Abstract:We investigate the determinants of executive stock options (ESOs) and their impact on risky investment and subsequent firm performance in a dynamic setting. We find that, first, the dynamic response of ESOs to growth opportunity and risk is positive and lasts for two to three years. Second, the dynamic response of risky investments to option compensation is positive but converges to zero after three years. More importantly, the positive effect of ESOs on risky investments is observed when CEOs' personal risk-aversion is taken into account. Third, accounting performance responds positively to the risky, option-induced investment, but the dynamic effect lasts only for one year. Meanwhile, when managers undertake more risky investments than what ESOs imply, accounting performance responds negatively to the over-investment.

Abstract:This paper examines whether stock-option grants explain missed earnings targets, including reported losses, earnings declines, and missed analysts' forecasts. Anecdotal evidence and surveys suggest that managers believe that missing an earnings target can cause stock-price drops (Graham et al. 2006). Empirical studies corroborate this notion (Skinner and Sloan 2002; Lopez and Rees 2002). Thus, a missed target could benefit an executive via lower strike price on subsequent option grants. Prior option grant studies explore only general downward earnings management (Balsam et al. 2003; Baker et al. 2003), but our study is the first to explore whether option grants encourage missed earnings targets. Indeed, if missed targets drive the prior results, then the literature has failed to document an important negative outcome of stock-option incentives. We use quarterly and annual data for fixed-date options granted after firms announce they have missed earnings targets. We find that firms that miss earnings targets have larger and more valuable subsequent grants. Further, we find that the likelihood of missing earnings targets for firms that manage earnings downward increases with stock-option grants. To control for the possibility that firms miss earnings targets for operational reasons, we only include firms that likely managed earnings downward (Dechow et al. 1995; Phillips et al. 2003). Backdating or opportunistic timing of grants cannot explain our results because we include only fixed-date grants. While many studies explicitly consider whether and why managers meet or beat earnings targets, ours is the first study to find that some managers may seek to miss earnings targets (Burgstahler and Dichev 1997).

Abstract:We report that the probability that executives exercise options early decreases with the volatility of the underlying stock return. We interpret this to mean that executives’ subjective option value increases with volatility and that option grants increase executives’ risk appetite. Further decomposition reveals that the results are most pronounced for idiosyncratic volatility, consistent with our conjecture that executives believe they can better predict or influence the resolution of idiosyncratic uncertainty than systematic uncertainty and, thus, favor the former. Abstract:At present, the high development of Knowledge economy is promoting industries of our country unceasingly, and knowledge plays more and more a vital role in the economic development process. Too relied on the capital the industry originally, because of high energy consumption and high pollution, many companies do not meet the needs of the low-carbon economy to eliminate now; or carrying on the industrial upgrading to enhance the technique of production and the product technique content, increased to the knowledge and the technical request. The stock option incentive involves the question of price formulation. Many foreign scholars have proposed some models to study question, and we can attain profits from the significance but too complex. This article also studies the question of the stock option price. According to the HU theory, this article establishes a mathematics price model, causing the stimulators of the driving plan to be possible to participate fully. And simultaneously it avoids the inappropriate arbitrage behaviors. This article has also carried on mathematics proof to this model, confirming its superiority.

Abstract:We propose a new framework to value employee stock options (ESOs) that captures multiple exercises of different quantities over time. We also model the ESO holder's job termination risk and incorporate its impact on the payoffs of both vested and unvested ESOs. Numerical methods based on Fourier transform and finite differences are developed and implemented to solve the associated systems of PDEs. In addition, we introduce a new valuation method based on maturity randomization that yields analytic formulae for vested and unvested ESO costs. We examine the cost impact of job termination risk, exercise intensity, and various contractual features.

Abstract:One contribution of my paper is to establish the link between the literature of earnings management and earnings timeliness. Under the assumption of market efficiency, I use earnings sensitivity to returns to test earnings management for firms with good and bad stock market performance. I find supporting evidence of income-decreasing earnings management for such firms independent of sample choice or sample periods. Another contribution is to test whether bonus maximization in part motivates such income-decreasing earnings management using the earnings timeliness framework. Results support bonus-motivated earnings management. Evidence for the largest firms supports income decreasing accounting choices motivated by bonus for firms with good stock market performance, but not for firms with bad stock market performance.

Abstract:Earnings management is an important issue in the field of accounting, finance and even economics since it is closely related with investor protection and accounting standard setting. Estimation of the extent of earnings management is the precondition of studying the economic consequences of earnings management. This paper reviews the extant theoretical and empirical studies on the estimation of the extent of earnings management and provides direction for future research. Relevant literature suggests that abnormal accrual estimation can detect the earnings management for some specific firms, but it cannot estimate the frequency and magnitude of earnings management for all the firms. Earnings distribution model is the core method that can estimate the extent of earnings management with real economic consequences, but assumes that the true earnings distribution is smooth. The future direction is to isolate the effect of some other factors on the discontinuity of earnings distribution, such as the choice of earnings measures and deflation methods. The interaction of different thresholds and relaxation of assumptions should also be taken into account in the future research.

Abstract:Abstract This study examines the relationship of CEO overconfidence with accrual‐based earnings management, real activities‐based earnings management, and targeting to meet or just beat analyst forecasts. Following, we measure “overconfidence” based on the CEO's tendency to hold in‐the‐money stock options, as rational expected utility maximizers should exercise early to avoid overexposure to company idiosyncratic risks. The results show that before the Sarbanes Oxley Act of 2002 (SOX), companies of overconfident CEOs were more likely than other CEOs to engage in managing earnings through accelerating the timing of cash flow from operations and achieving analyst forecast benchmarks. After SOX, we find that overconfident CEOs are more likely to have income‐increasing discretionary accruals. They remain more likely to engage in real activities management through abnormally high cash flows, and also have abnormally low discretionary expenses. These results are consistent with overconfident CEOs feeling less constrained by SOX, and suggest that this individual characteristic works against regulators’ attempts to constrain earnings management by corporate executives. In contrast, we find that the tendency of overconfident CEOs to manage to targets decreases after SOX, perhaps due to changes in investor behavior in the new regulatory environment.

Abstract:In theory, hedging restrictions faced by managers make executive stock options more difficult to value than ordinary options, because they imply that exercise policies of managers depend on their preferences and endowments. Using data on option exercises from 40 firms, this paper shows that a simple extension of the ordinary American option model which introduces random, exogenous exercise and forfeiture predicts actual exercise times and payoffs just as well as an elaborate utility-maximizing model that explicitly accounts for the nontransferability of options. The simpler model could therefore be more useful than the preference-based model for valuing executive options in practice.

Abstract:This paper proposes a new rationale for understanding managerial contracts which set-out to induce stock price volatility in the form of granting of executive stock options. First, we suggest that previous research focuses too much on short term volatility effects and offering neither a theoretical or empirical perspective on incentives which might influence long-term behaviour. To address this, we offer a theoretical structure of why managerial incentives might be important in determining the evolution of volatility over the life of an option contract and provide empirical support for our views. Second, we examine the impact of option moneyness on managerial behaviour over time and provide an analysis, with supporting empirical work, of the unintended incentives thereby created. Our approach suggests that volatility-inducing contracts do not work in the intended manner and supports a growing body of work which indicates that option-based remuneration does not incentivise managers to enhance corporate performance. Our evidence is within a UK context, based on a near-population sample size.

Abstract:We examine whether executive stock options can induce excessive risk taking by managers in firms’ security issue decisions. We find that CEOs whose wealth is more sensitive to stock return volatility due to their option holdings are more likely to choose debt over equity as a capital raising vehicle. More importantly, the pattern holds not only in firms that are underlevered relative to their optimal capital structure but also in overlevered firms. This evidence is inconsistent with executive stock options aligning the interests of managers and shareholders; rather, it supports the hypothesis that stock options sometimes make managers take on too much risk and in the process pursue suboptimal capital structure policies. Abstract:We employ a certainty-equivalence framework to analyze the cost, value and pay/performance sensitivity of non-tradable options held by undiversified, risk-averse executives. We derive “executive value” lines, the risk-adjusted analogues to Black–Scholes lines. We show that distinguishing between “executive value” and “company cost” provides insight into many issues regarding stock option practice including: executive views about Black–Scholes values; tradeoffs between options, restricted stock and cash; exercise price policies; option repricings; early exercise policies and decisions; and the length of vesting periods. It also leads to reinterpretations of both cross-sectional facts and longitudinal trends in the level of executive compensation.

Abstract:Extant studies provide two competing explanations for the abnormal stock return patterns around CEO option grants: the backdating of option grants and the timing of news disclosure. We examine the interrelation between backdating, good-timing, and the regulatory effect on such opportunistic behaviors. Using the CEO option grant sample for SP (2) while the Sarbanes-Oxley Act (SOX) curtailed backdating, the good-timing of earnings disclosures as an alternative device has persisted and increased post-SOX; and (3) the reporting lag between the grant date and the SEC filing date is an indicator of good-timing rather than backdating post-SOX. Overall, our evidence suggests that despite the tightened oversight represented by SOX, CEOs continue to manipulate the timing of earnings disclosures to increase the value of their equity compensation. Abstract:We study the impact of short sales on accrual-based and real earnings management (EM). Based on the costs and benefits of using EM to hide negative information, we derive an analytical model showing that there are two possibilities: (1) a firm engages in less accrual-based and real EM when facing short-seller scrutiny (the informational efficiency hypothesis), or (2) a firm switches from accrual-based EM (a less sophisticated method) to real EM (a more sophisticated method), which we call the sophisticated information-hiding hypothesis. That is, there is a tradeoff between accrual-based and real EM in the presence of short sales. Using a natural experiment of the recent short sales deregulation in China, we show findings consistent with the latter reaction. Additional analysis suggests that the decrease in accrual-based EM and increase in real EM are driven primarily by firms with non-Big 10 auditors or firms not under shareholder or regulatory scrutiny. We interpret the findings as being consistent with the model prediction that for firms with weak inside and outside monitoring, the probability of detecting real EM is low, and thus the tradeoff between accrual-based and real EM prevails in the presence of short sales.

Abstract:The use of options as compensation for non-executive employees is a puzzle. Standard, rational, valuation models show that the cost of issuing options is larger than the value placed on the options by employees. Existing explanations for this puzzle are based upon static models that ignore the considerable dynamic aspects of employee stock option pricing and exercise behavior. We develop dynamic, multiperiod models of employee preferences considering risk aversion, loss aversion, overconfidence and probability weighting to test possible explanations of the use of employee stock options. We find that a cumulative prospect theory model generates scenarios where employees would prefer options to either cash or equity payments, and also optimally exercise their options early. This is the only model where options are preferred and also optimally exercised early.

We propose and empirically demonstrate that the sensitivity of chief executive officer's (CEO's) compensations to changes in stockholders' value is higher when the stock market facilitates the production and aggregation of private or public information. Using stock trading data and analysts' earnings forecast data, we construct five different measures of the information content in stock prices. These measures, separately and jointly, account for the cross-sectional variations in CEO pay-performance sensitivity well. Our results are robust to the choice of samples, incentive measures, model specifications, and estimation methods. Abstract:We measure the frequency and magnitude of earnings management assuming earnings follow a mixed-normal distribution. We show that the frequency of earnings management is the highest when firms try to meet analysts' forecasted earnings and furthermore the trend is magnified in recent years. Additionally, more firms manage earnings to avoid earnings decreases rather than to avoid negative earnings. Furthermore, the magnitude of earnings management is the greatest when firms try to avoid earnings decreases. Earnings managements to avoid negative and decreased earnings are lower in recent years, and the magnitude of earnings management to meet forecasted earnings became dominant after 2001.
