Abstract:This study extends the existing research on the impact of environmental regulations from an earnings management perspective. Using the difference-in-differences approach, the study contributes to the understanding of the relationship between corporate earnings management and the implementation of China's carbon emissions trading program. In particular, the study finds a positive relationship between corporate earnings management and the implementation of China's carbon emissions trading program. Furthermore, our analysis reveals that this positive correlation is much stronger for firms facing tighter financial constraints, higher information opacity, less intense competition, and higher pressure to reduce emissions. These findings illustrate the unintended consequences of market-based environmental regulations and provide new evidence for assessing the efficiency of much-promoted market-based environmental regulations.

Abstract:This study investigates the relationship between environmental performance and corporate risk-taking in China. Using the sample from China between 2010 and 2016, we find that corporate risk-taking is negatively associated with their environmental performance. Compared to non-state-owned firms, this association is more pronounced in state-owned firms. More equity incentives, higher independent director proportion, and higher institutional ownership are found to weaken this relationship. We further document that active environmental behavior (e.g. mature environmental management and more green innovation) alleviate this negative relationship. These conclusions remain valid after a series of robustness tests and endogeneity tests.

Abstract:We examine the (un)intended consequences of a mandatory dividend payout regulation for firms' financial reporting choices using a natural experiment in China. Beginning in October 2008, China required firms desiring to raise new equity capital to maintain a cumulative dividend payout ratio of at least 30% over the past 3 years. We find that firms with a cumulative payout ratio from the prior year very close to but slightly lower than the mandated dividend threshold report lower discretionary accruals but do not increase dividends. In addition, this pattern is more pronounced in firms with greater cash flow deficits, firms with faster sales growth, and firms located in regions with lower bank development. We also find that the negative discretionary accruals are concentrated in firms with return on equity well in excess of another regulatory benchmark. In contrast, the only firms that increase dividends in response to the regulation are firms with a positive cumulative payout ratio far below the mandated threshold. Because dividend payout regulations have been suggested as a possible solution to agency problems, our results provide important policy feedback about the effectiveness of such regulations.

Abstract:After the Chinese government put forward carbon peaking and carbon neutrality goals, the intensity of environmental regulation has reached an unprecedented height. Using a sample of heavily polluted A-share listed companies in Shanghai and Shenzhen from 2012 to 2018, we discuss the influence mechanism of environmental regulation and environmental tax on corporate earnings management in this study. We use multiple regression models to empirically verify the impact of environmental regulation, environmental tax, and their combined effect on corporate earnings management. We find that environmental regulations promote enterprises' upward real earnings management and inhibit enterprises' upward accrual earnings management. However, environmental taxes discourage firms from upward accrual earnings management. Moreover, environmental regulations and environmental tax jointly promote enterprises' upward accrual earnings management and real earnings management. And there is heterogeneity among different enterprise natures, different enterprise sizes, enterprises in regions with different degrees of marketization, different intensities of government investment in environmental protection, and whether enterprises disclose their environmental protection concepts. The contribution of this paper is to put environmental regulation, environmental protection tax, and earnings management in the same analytical framework. We aim to combine the government's macro policy with the enterprise's micro behavior and to deeply analyze the impact and mechanism of environmental regulation, environmental protection tax, and their combined effect on enterprise earnings management. By analyzing the heterogeneity of these impacts from multiple dimensions, this study tries to expand the research horizon, fill the research gap, and provide theoretical support for the government to formulate comprehensive environmental regulation policies.

Abstract:This study investigates the impact of China’s Low-Carbon Pilot Policy on analyst forecast behaviors. Using a staggered difference-in-difference approach, we find that the program reduced analyst forecast errors and divergence, as mandatory sustainability disclosures enable analysts to incorporate new information to improve forecast quality. The effect is concentrated in state-owned firms and manufacturing-oriented cities. Additional tests explore accounting information quality and investor attention as plausible channels. Overall, exploiting a major Chinese environmental regulation, we provide novel evidence that green policies can enhance transparency and capital market efficiency. The findings offer implications for regulators, investors, and managers as countries pursue climate change mitigation strategies.

Abstract:Environmental regulation and its corresponding measures and control is an important issue but have not been fully investigated. Literature on the unintended consequences of regulation control and measures appears to be sparse. Through a series of exploratory case studies in China, this paper examines the various unintended impacts of ecological civilisation (EC) regulation on firms’ operations and their related consequences to performance. Findings showed that there were interrelated themes that underpin the indirect and unintended effects of regulatory control and performance management. This exploratory study can contribute to both theory building and provide important EC policy implications by: (a) enriching the conceptual understanding of the unintended consequences of environmental regulation on firms’ behaviours and outcomes, (b) providing policy maker important insights and practical advices for regulating environmental performance.

Abstract:Energy & Environment, Ahead of Print. This paper exploits a quasi-natural experiment in China, the environmental protection tax reform, to examine the effect of environmental regulation on corporate green investment. Based on Chinese listed company data and the multi-period DID method, we find the enhancement of environmental regulation harms corporate green investment in a short time, and green investments in the treatment group were reduced by 19.57 million (RMB) on average. Further exploring and examining the potential mechanisms of the above effect, we find the above effect is caused by the suppression effect of financing constraints and the crowding-out effect of research and development (R&D) expenditures. We also analyze the heterogeneity of enterprise ownership, enterprise size, and enterprise location, and find that non-state-owned enterprises, small-sized enterprises, and enterprises in the eastern region will experience a greater reduction in green investment when environmental regulation is enhanced. Based on the above findings, we put forward corresponding policy recommendations.

Abstract:Environmental regulation affects the financial performance of firms, while the findings are mixed. This paper quantitatively analyzes the current and lagged effect of environmental regulation (ER) on financial performance (FP), based on the data of 361 highly polluting A-shares firms and 936 mildly polluting A-shares firms in China. It is proved that ER exerts a negative effect on the FP of polluting firms in the short term and a positive effect in the long term, which unifies the ‘Porter Hypothesis’ (PH) and the ‘Costly Regulation Hypothesis’ (CRH) on the temporal dimension. Mechanism analysis reveals that ER negatively affects current FP of highly polluting firms by improving their green innovation investment. In addition, ER has a significant positive lagged effect on the FP of polluting firms by improving their operating efficiency, rather than reducing production costs. Furthermore, we find that ER significantly improves the FP of highly polluting firms, especially state-owned firms, as opposed to mildly polluting firms and privately-owned firms. The conclusions imply that government should make subsidies for green firms or firms going green, and firms should pay more attention to green innovation investment and green development.

Abstract:This paper explores whether and how ESG can constrain firms' earnings management behavior in China. We find that firms with higher ESG performance are less likely to engage in earnings management. Firm visibility and managerial ownership strengthen the ESG-EM negative relationship, while managerial overconfidence weakens it. To further reveal the underlying mechanism, we find that the constraining effect of ESG performance on earnings management is partially mediated by attracting more analysts. Different from the existing explanations of reducing information asymmetry and ethical perspective, this study sheds new light on the mechanism of ESG's regulating corporate opportunistic behavior in China.

Abstract:The Environmental Protection Law, which includes 70 articles and major changes in six aspects compared to the old law, is called in Chinese society the new Environment Protection Law. When the law was implemented in 2014, it was an important event in China that could be seen as a natural experiment. Based on a difference-in-differences model, this paper considers all of the listed heavily polluting enterprises between 2011 and 2016 as the experimental group and all of the other firms in the same industries listed on the Chinese stock market as the control group and examines the impact of the new Environmental Protection Law on the corporate financing of heavily polluting enterprises and its mechanisms. The results show that the strict environmental law caused Chinese listed enterprises to face higher environmental regulation costs, public pressure and environmental litigation. The financing capacity of heavily polluting enterprises has dropped significantly, especially in areas with higher regulatory intensity. Furthermore, since the new Environmental Protection Law was established, overinvestment by China’s heavily polluting enterprises has been significantly inhibited, and the decline in financing capacity exerts a mediating effect. The ultimate economic consequences of the new Environmental Protection Law are to decrease the corporate value of heavily polluting industries.

Air Pollution and Corporate Green Financial Constraints: Evidence from China's Listed Companies

Abstract:This paper aims to investigate how air pollution may affect corporate green financial constraints. We assume that poor air quality can enhance the pressure of governments on environmental protection, which creates easier access to financing for firms' green investments and transitions, especially in emerging markets. Using a sample of Chinese-listed companies, we find that the level of green financial constraints is reduced when air quality deteriorates. This effect is more obvious in regions with stronger local government influence or fewer formal environmental regulations. To manage potential self-selection and endogeneity issues, fixed effects (FE), two-stage least squares (2SLS) with instrumental variables (IV), and propensity-score matching (PSM) approaches are used to verify the validity of our results. We link air pollution and financial constraints of green investment, and we fill a literature gap by considering whether the environment can have an impact on corporate green transformation. In the channel analysis, we identify that debt could be an important mechanism through which firms derive fewer green financial constraints. Our findings indicate that air pollution can be a crucial factor restricting corporate green investment and transformation, and managers in the context of emerging markets should be more attentive to green financing.

Abstract:This paper evaluates the short-run economic and financial implications of tightening the environmental regulations. We build an Environmental Dynamic Stochastic General Equilibrium (E-DSGE) model that combines green policies aiming to reduce firms’ emission together with financial frictions and endogenous default. The simulation results show that tightening environmental policies dampens the positive impact of expansionary shocks, compromises the firms’ ability to repay loans, and consequently poses risks to the financial stability. For the empirical analysis, we examine the effect of environmental regulations tightened by the Chinese 11th Five-Year Plan on manufacturing firms’ productivity and its implications for the financial sector. Using the difference-in-difference approach, we find that the manufacturing firms’ productivity deteriorated due to the enhanced environmental regulation stringency, making the profitability and total output decline accordingly. As a result, firms located in the cities with higher emission reduction targets were more likely to default, threatening the financial stability.

Abstract:The urgency of protecting our planet cannot be overstated. This paper employs Agency Cost Theory, utilizing "the new EPA" as a case study and the difference-in-difference (DID) model to analyze A-share-listed companies in heavily polluting sectors (2012–2018). The research demonstrates that the implementation of the new EPA leads to a sustained enhancement in the financial performance (UnEBIT) of heavily polluting enterprises. Furthermore, the analysis of the mediating effect from a principal-agent perspective reveals that agency costs play a partially mediating role in the relationship between the new EPA and financial performance. The adoption of the new EPA reduces information asymmetry between shareholders and executives, thereby contributing to the improvement in financial performance. Additionally, when examining the diversity among economic regions and the nature of property rights, it is observed that agency costs have a partially mediating role in the three major economic regions. Notably, heavily polluting state-owned enterprises display heightened sensitivity to the implications of the new EPA, indicating a proactive leadership role. These findings have significant implications for enhancing the financial performance of listed companies operating in heavily polluting industries, as well as for contributing to the attainment of carbon peaking and carbon neutrality objectives while advancing the development of China's legal framework.

Abstract:This paper investigates whether and how managers of highly polluting firms adjust their earnings forecast behaviors in response to the introduction of environmental legal institutions. Using the establishment of environmental courts in China as a quasi-natural experiment, our triple difference-in-differences (DID) estimation shows that environmental courts significantly increase the likelihood of management earnings forecasts for highly polluting firms, compared to non-highly polluting firms. This association becomes more pronounced for firms with stronger monitoring power, higher environmental litigation risk, and greater earnings uncertainty. Additionally, we show that highly polluting firms improve the precision and accuracy of their management earnings forecasts following the establishment of environmental courts. Furthermore, we provide evidence that our results do not support the opportunistic perspective that suggests managers strategically issue more positive earnings forecasts to inflate stakeholders' expectations subsequent to the implementation of environmental courts. Overall, our research indicates that environmental legal institutions make firms with greater environmental concerns to provide more forward-looking information, thereby alleviating stakeholders' apprehensions regarding future profitability prospects.

Abstract:By using dynamic game analysis, a theoretical framework is constructed to investigate the impact of environmental regulations on corporate financial performance. A sample of 3021 A-share listed companies, listed on the Shanghai and Shenzhen stock exchanges from 2010 to 2018, is used for empirical testing with GMM model. Through the matching of regional data and enterprise data, this paper expands the measurement of environmental regulation from meso to micro and then, systematically estimates the impact and mediating effect of environmental regulation on corporate financial performance. The results show that environmental regulation policies and instruments are important factors influencing corporate financial performance and that the main way to improve the efficiency of environmental regulation is to encourage firms to carry out pollution control through technological innovation. The empirical results not only show that environmental regulations can facilitate the upgrading of corporate financial performance, but also that technological innovation, especially green technology innovation, also partially mediates the effect of environmental regulations in promoting corporate financial performance. At the same time, the impact of environmental regulations on corporate financial performance is both constrained and influenced by corporate ownership, industry classification and city level. Environmental regulations are more likely to improve the corporate financial performance of non-state-owned companies than that of state-owned companies. Environmental regulation significantly boosts corporate financial performance in clean industries, but significantly depresses corporate financial performance in polluting industries. Compared with higher-level cities, environmental regulations only facilitate improvements to corporate financial performance in ordinary prefecture-level cities.

Abstract:Mandating goals for energy consumption reduction is a commonly used approach to combat climate change in less developed countries, but few research efforts have been made to investigate how companies respond to such mandates and what kind of economic impacts they yield. In this paper, we use a unique opportunity to observe those responses and impacts offered by a program that sets energy reduction goals for the top 1000 energy consuming enterprises in China. After addressing the possible endogeneity concern by using propensity score matching and difference-in-differences, we found that the ROA of affected enterprises decreases by one-third, which is mainly caused by the increase in production cost. We also found that the growth of affected enterprises significantly slows down, compared to other similar but unaffected enterprises. This may imply that production was shifted from affected enterprises to unaffected ones, which might lead to more energy consumption overall since the latter are generally less energy efficient. These findings contribute to our understanding of the impact of environmental regulations, both on corporate responses to energy constraints and overall corporate competitiveness.

Abstract:Stricker environmental regulation enable firms to reduce their pollution and alter their investment decision, which may reshape their cash holding decisions. To investigate the relationship between environmental regulation, this study carries out the quasi-natural experiment based on the implementation of carbon dioxide emission trading system (CO2 ETS). Based on the Chinese listed firms from 2007 to 2020, we demonstrate that the CO2 ETS enable firms to hold more cash and the positive impact of CO2 ETS on cash holding is more pronounced for firms with stronger external monitoring and fewer investment opportunities, non-state-owned enterprises (non-SOEs), and firms located in less-marketization places. Our study enriches the economic consequence of environmental regulation and undercovers a new determinator for firm's cash holdings.

Abstract:We investigate whether air pollution harms business ethics from the perspective of earnings manipulation, which exerts a real effect on the economy and social welfare. Using a large sample and a comprehensive air quality index in China, we find that firms located in cities with more severe air pollution exhibit higher levels of discretionary accruals and are more likely to restate their financial statements, consistent with exposure to air pollution leading to more earnings manipulation. We further provide causal evidence using propensity score matching and a discontinuity regression design (RDD) exploiting the Qinling Mountain–Huai River Heating Policy Line, which exogenously leads to more air pollution to cities located immediately north of the Line but not those in the south. Our findings are robust to controlling for weather conditions and alternative samples and measures of air pollution and earnings manipulation. Overall, this study unveils how the ecological environment shapes business ethics.

Abstract:The relationship between environmental regulation and firm performance is a central question in environmental economics. Although many empirical works study this question, economists have not reached a consensus on the nature of the relationship or the mechanism that drives it. Based on the off-peak production policy in the Chinese cement market, this paper uses the differences-in-differences model to study the impact of environmental regulation on the revenue and profit of listed companies. We find that the environmental regulation has negative impacts on firms' revenue and profit. According to further analysis, the main reason for this firm performance decline is that the relatively large elasticity of market demand prevents enterprises from passing regulatory costs through to consumers. Although the policy has caused the cement price to increase by 8%, it has led cement consumption to decrease by 16%.
