Abstract:The evidence is disturbingly clear: Most major business initiatives--mergers and acquisitions, capital investments, market entries--fail to ever pay off. Economists would argue that the low success rate reflects a rational assessment of risk, with the returns from a few successes outweighing the losses of many failures. But two distinguished scholars of decision making, Dan Lovallo of the University of New South Wales and Nobel laureate Daniel Kahneman of Princeton University, provide a very different explanation. They show that a combination of cognitive biases (including anchoring and competitor neglect) and organizational pressures lead managers to make overly optimistic forecasts in analyzing proposals for major investments. By exaggerating the likely benefits of a project and ignoring the potential pitfalls, they lead their organizations into initiatives that are doomed to fall well short of expectations. The biases and pressures cannot be escaped, the authors argue, but they can be tempered by applying a very different method of forecasting--one that takes a much more objective "outside view" of an initiative's likely outcome. This outside view, also known as reference-class forecasting, completely ignores the details of the project at hand; instead, it encourages managers to examine the experiences of a class of similar projects, to lay out a rough distribution of outcomes for this reference class, and then to position the current project in that distribution. The outside view is more likely than the inside view to produce accurate forecasts--and much less likely to deliver highly unrealistic ones, the authors say.

Abstract:Election poll reporting often focuses on mean values and only subordinately discusses the underlying uncertainty. Subsequent interpretations are too often phrased as certain. Moreover, media coverage rarely adequately takes into account the differences between now- and forecasts. These challenges were ubiquitous in the context of the 2016 and 2020 U.S. presidential elections, but are also present in multi-party systems like Germany. We discuss potential sources of bias in nowcasting and forecasting and review the current standards in the visual presentation of survey-based nowcasts. Concepts are presented to attenuate the issue of falsely perceived accuracy. We discuss multiple visual presentation techniques for central aspects in poll reporting. One key idea is the use of Probabilities of Events instead of party shares. The presented ideas offer modern and improved ways to communicate (changes in) the electoral mood for the general media.

Abstract:Economists often estimate economic models on data and use the point estimates as a stand-in for the truth when studying the model's implications for optimal decision-making. This practice ignores model ambiguity, exposes the decision problem to misspecification, and ultimately leads to post-decision disappointment. Using statistical decision theory, we develop a framework to explore, evaluate, and optimize robust decision rules that explicitly account for estimation uncertainty. We show how to operationalize our analysis by studying robust decisions in a stochastic dynamic investment model in which a decision-maker directly accounts for uncertainty in the model's transition dynamics.

Abstract:Decision-makers abhor uncertainty, and it is certainly true that the less there is of it the better. However, recognizing that uncertainty is part of the equation, particularly for deciding on environmental policy, is a prerequisite for making wise decisions. Even making no decision is a decision that has consequences, and using the presence of uncertainty as the reason for failing to act is a poor excuse. Statistical science is the science of uncertainty, and it should play a critical role in the decision-making process. This opinion piece focuses on the summit of the knowledge pyramid that starts from data and rises in steps from data to information, from information to knowledge, and finally from knowledge to decisions. Enormous advances have been made in the last 100 years ascending the pyramid, with deviations that have followed different routes. There has generally been a healthy supply of uncertainty quantification along the way but, in a rush to the top, where the decisions are made, uncertainty is often left behind. In my opinion, statistical science needs to be much more pro-active in evolving classical decision theory into a relevant and practical area of decision applications. This article follows several threads, building on the decision-theoretic foundations of loss functions and Bayesian uncertainty.

Abstract:One of the basic principles of risk management is that we should always keep an eye on ways that things could go badly wrong, even if they seem unlikely. The more disastrous a potential failure, the more improbable it needs to be, before we can safely ignore it. This principle may seem obvious, but it is easily overlooked in public discourse about risk, even by well-qualified commentators who should certainly know better. The present piece is prompted by neglect of the principle in recent discussions about the potential existential risks of artificial intelligence. The failing is not peculiar to this case, but recent debates in this area provide some particularly stark examples of how easily the principle can be overlooked.

Abstract:Understanding and acting upon risk is notably challenging, and navigating complexity with understandings developed for stable environments may inadvertently build a false sense of safety. Neglecting the potential for non-linear change or "black swan" events – highly impactful but uncommon occurrences – may lead to naive optimisation under assumed stability, exposing systems to extreme risks. For instance, loss aversion is seen as a cognitive bias in stable environments, but it can be an evolutionarily advantageous heuristic when complete destruction is possible. This paper advocates for better accounting of non-linear change in decision-making by leveraging insights from complex systems and psychological sciences, which help to identify blindspots in conventional decision-making and to develop risk mitigation plans that are interpreted contextually. In particular, we propose a framework using attractor landscapes to visualize and interpret complex system dynamics. In this context, attractors are states toward which systems naturally evolve, while tipping points – critical thresholds between attractors – can lead to profound, unexpected changes impacting a system's resilience and well-being. We present four generic attractor landscape types that provide a novel lens for viewing risks and opportunities, and serve as decision-making contexts. The main practical contribution is clarifying when to emphasize particular strategies – optimisation, risk mitigation, exploration, or stabilization – within this framework. Context-appropriate decision making should enhance system resilience and mitigate extreme risks.

Abstract:Robustness is a key criterion for evaluating alternative decisions under conditions of deep uncertainty. However, no systematic, general approach exists for finding robust strategies using the broad range of models and data often available to decision makers. This study demonstrates robust decision making (RDM), an analytic method that helps design robust strategies through an iterative process that first suggests candidate robust strategies, identifies clusters of future states of the world to which they are vulnerable, and then evaluates the trade-offs in hedging against these vulnerabilities. This approach can help decision makers design robust strategies while also systematically generating clusters of key futures interpretable as narrative scenarios. Our study demonstrates the approach by identifying robust, adaptive, near-term pollution-control strategies to help ensure economic growth and environmental quality throughout the 21st century.

Abstract:While Prospect Theory helps to explain decision-making under risk, studies often base frames on hypothetical events and fail to acknowledge that many individuals lack the ability and motivation to engage in complex thinking. We use an original survey of US adults ( N = 2813) to test Prospect Theory in the context of the May 2023 debt ceiling negotiations in the US Congress and assess whether objective numeracy moderates framing effects. We hypothesize and find evidence to suggest that most respondents are risk-averse to potential gains and risk-accepting to potential losses; however, high numerates are more risk-averse and risk-accepting to gains and losses, respectively, than low numerates. We also find that need for cognition interacts with numeracy to moderate framing effects for prospective losses, such that higher need for cognition attenuates risk-acceptance among low numerates and exacerbates risk-acceptance among high numerates. Our results are robust to a range of other covariates and in models accounting for the interaction between political knowledge and need for cognition, indicating joint moderating effects from two knowledge domains similarly conditioned by the desire to engage in effortful thinking. Our findings demonstrate that those who can understand and use objective information may remain subjectively persuaded by certain policy frames.

Abstract:Comparative Political Studies, Ahead of Print. Tackling an important gap in the literature on political trust, this article focuses on politicians and the relevance of their other-to-self trust judgements for decision-making in public office. A unique quantitative dataset gathered from national politicians in the UK, Canada and South Africa is used to (1) examine descriptive levels of felt trust and distrust among politicians and (2) evaluate the impact of these feelings on politicians' risky decision-making. To achieve outcome (2), this article presents the results of three survey experiments in which politicians were asked to make decisions in scenarios where both the presentation and the nature of risk varied. The results indicate that MPs' perceptions of public trust and distrust do matter for risky decision-making, and that these variables moderate a reflection effect whereby MPs are otherwise more risk-averse in the face of gains and risk-taking in the face of losses.
