Abstract:In this paper, we examine whether the currency carry trade hypothesis can consistently explain the forward premium bias (anomaly) across different regimes of interest rates differentials. To investigate this, we consider a nonlinear extension of the forward premium regression allowing for interest rates differentials threshold effects. Using the US dollar as home currency, we provide clear-cut evidence that the currency carry trade hypothesis can offer an explanation of the forward premium anomaly only when interest rates differentials are positive. When they are negative, or close to zero, the hypothesis fails to explain the forward premium anomaly. We show that the negative interest rates differentials regime covers periods of financial crises and distressed market conditions which may lead investors to seek safe-haven currencies and thus, adopt anti-carry trade strategies.

The H-A Price Discount and Its Determinants

Abstract:Using a newly constructed data set that covers 59 cross-listed Chinese companies,we find that the H-A price differentials are significantly reduced by the increasing investments under the Qualified Foreign Institutional Investors(QFⅡ) and the Qualified Domestic Institutional Investors(QDⅡ) schemes after controlling for the expected exchange rate change,investor sentiment and other variables.The evidence suggests that the gradual lift of China's capital controls exert crucial impacts on the valuation of these two classes of shares.

Abstract:We construct currency portfolios based on the premise that exchange rates gradually converge toward their equilibrium levels, yielding three key findings. First, this convergence can be leveraged to build profitable portfolios. Second, the slow rate of convergence over shorter horizons aligns with the sustained profitability of carry trade strategies, where investors borrow in low-yield currencies and invest in high-yield ones. Third, incorporating the predictive insights of equilibrium exchange rates can boost the performance of carry trade strategies.

Abstract:We empirically investigate the role of prospect theory in the FX market. Using the historical distribution of exchange rate changes, we construct a currency-level measure of prospect theory value and show that it forecasts future currency excess returns. High prospect theory value currencies significantly underperform low prospect theory value currencies. The predictability is higher during periods of excessive speculative demand of irrational traders and when arbitrage is limited. These findings are consistent with the hypothesis that investors mentally represent the portfolio of currencies by their historical distributions or charts and evaluate this distribution in the way described by prospect theory. Abstract:The currency carry trade is the investment strategy that involves selling low interest rate currencies in order to purchase higher interest rate currencies, thus profiting from the interest rate differentials. This is a well known financial puzzle to explain, since assuming foreign exchange risk is uninhibited and the markets have rational risk-neutral investors, then one would not expect profits from such strategies. That is uncovered interest rate parity (UIP), the parity condition in which exposure to foreign exchange risk, with unanticipated changes in exchange rates, should result in an outcome that changes in the exchange rate should offset the potential to profit from such interest rate differentials. The two primary assumptions required for interest rate parity are related to capital mobility and perfect substitutability of domestic and foreign assets. Given foreign exchange market equilibrium, the interest rate parity condition implies that the expected return on domestic assets will equal the exchange rate-adjusted expected return on foreign currency assets. However, it has been shown empirically, that investors can actually earn arbitrage profits by borrowing in a country with a lower interest rate, exchanging for foreign currency, and investing in a foreign country with a higher interest rate, whilst allowing for any losses (or gains) from exchanging back to their domestic currency at maturity. Therefore trading strategies that aim to exploit the interest rate differentials can be profitable on average. The intention of this paper is therefore to reinterpret the currency carry trade puzzle in light of heavy tailed marginal models coupled with multivariate tail dependence features in the analysis of the risk-reward for the currency portfolios with high interest rate differentials and low interest rate differentials.

Abstract:From the differential strategy is a hedging strategy, it is implied correlation coefficients between using stock index options and a package of stock option (or part of the constituent stocks ETF options), learned high market stocks options and stock index option volatility rate, relative relations, followed a opposite positions in the constituent stock options and stock index options. The risk factor that is exposed to the differential trading strategy is the implicit correlation coefficient, which is used by the differential transaction to hedge the parity of the cross type option. Choosing from May 18, 2006 to July 17, 2014 , rehabilitation of the CSI 300 index, SSE 50 index and the SSE 180 index as samples, which has an empirical test. Although the results are significant, the model is not stable and the data is not sufficient. At the same time, the use of the differential transaction is a hedge against the parity of cross - type option trading, so the combination of exposure to smaller Delta risk.If the difference in transactions involving a large amount of money, you need to use a combination of dynamic Delta neutral hedge assets.

Abstract:We empirically investigate the role of prospect theory in the foreign exchange market. Abstract:We examine directional predictability in foreign exchange markets using a model-free statistical evaluation procedure. Based on a sample of foreign exchange spot rates and futures prices in six major currencies, we document strong evidence that the directions of foreign exchange returns are predictable not only by the past history of foreign exchange returns, but also the past history of interest rate differentials, suggesting that the latter can be a useful predictor of the directions of future foreign exchange rates. This evidence becomes stronger when the direction of larger changes is considered. We further document that despite the weak conditional mean dynamics of foreign exchange returns, directional predictability can be explained by strong dependence derived from higher-order conditional moments such as the volatility, skewness and kurtosis of past foreign exchange returns. Moreover, the conditional mean dynamics of interest rate differentials contributes significantly to directional predictability. We also examine the co-movements between two foreign exchange rates, particularly the co-movements of joint large changes. There exists strong evidence that the directions of joint changes are predictable using past foreign exchange returns and interest rate differentials. Furthermore, both individual currency returns and interest rate differentials are also useful in predicting the directions of joint changes. Several sources can explain this directional predictability of joint changes, including the level and volatility of underlying currency returns. Copyright (c) 2007 John Wiley & Sons, Ltd.

Markets and Markups: A New Empirical Framework and Evidence on Exporters from China

Abstract:We develop a new empirical framework to analyse destination-specific markup and quantity adjustments to bilateral exchange rates by exporters. The framework offers two methodological innovations. First, we develop an unbiased estimator of the markup elasticity that correctly isolates marginal costs in large unbalanced panels where the set of markets served by firms varies endogenously with currency movements. Second, we exploit Chinese linguistics to process characters recorded in Chinese custom forms to build a novel, general, product classification distinguishing high and low differentiation goods|which we can use to proxy for exporters' market power. Applying this framework to exporters from China over 2000-2014, we document substantial heterogeneity in destination-specific markup elasticities across product classes and firm types. Conditional on a price change, the average markup elasticity for highly differentiated consumption goods is 32%; markup adjustments explain three quarters of incomplete pass through into import prices for these goods. In contrast, the average for low-differentiation intermediates is only 5%, suggesting that pricing for these goods responds to global, rather than local, economic conditions. Markup elasticities are higher for both state-owned and foreign-invested enterprises than for private enterprises, which, on average, pursue aggressively competitive strategies throughout our sample.
Does previous carry trade position affect following investors' decision-making and carry returns?

Abstract:This paper builds a two-country model to investigate the relationship between carry trade activity and carry trade return. The two-country model finds that previous carry trade position could positively affect current carry return and current carry trade scale. This positive relationship fosters the asset bubble of high-yielding currency, and the potential for huge losses could also make the carry trader unwind the carry trade position. Based on carry trade panel data from 22 countries and regions, this paper studies the relationship empirically through a panel vector autoregression model. The empirical results find that carry trade position has a significant positive relationship with carry return and carry trade position in following periods. Also, the empirical results suggest that foreign exchange risk could negatively affect carry return and carry trade position. Once the foreign exchange risk increases, carry traders choose smaller carry trade positions.

Abstract:We reexamine the time-series evidence on uncovered interest rate parity for the U.S. dollar versus major currencies at short-, medium- and long-horizons. The evidence that interest rate differentials predict foreign exchange returns is not stable over time and disappears altogether when interest rates are near the zero-lower bound. However, we find that year-on-year inflation rate differentials predict excess returns – when the U.S. y.o.y. inflation rate is relatively high, subsequent returns on U.S. deposits tend to be high. We interpret this as consistent with the hypothesis that markets underreact initially to predictable changes in future monetary policy. The predictive power of y.o.y. inflation begins in the mid-1980s when central banks began to target inflation consistently and continues in the post-ZLB period when interest rates lose their primacy as a policy instrument. We attempt to address some econometric problems that might bias the conventional Fama (1984) test.

Abstract:Based on reviewing the theories regarding the choice of invoice currency in cross-border trades,this paper expands the model of Goldberg and Tille(2005) by introducing the interest differential,and then it empirically analyzes the factors affecting choosing Yen as the invoice currency from 1984 to 2009.The paper find that exporters tend to choose the currency which has higher interest rate and is expected to appreciate.The continuous appreciation of the Yen and improvement of competitiveness of Japanese export enterprises benefit the choice of Yen,but the expansion of interest differential between Japan and America is bad for that.

Abstract:We propose a two-country model with heterogeneous beliefs to understand the forward premium puzzle. Facing a shock to the domestic money supply, the disagreement between domestic and foreign investors shifts the relative wealth of investors, which moves the exchange rate and interest rate differential in opposite directions. Calibrated to U.S. and U.K. data, our model reproduces the rejection of the uncovered interest rate parity. Using a monthly index of heterogeneous beliefs based on the Consensus Forecast in 15 major economies, the empirical evidence confirms that the dispersion of beliefs helps explain exchange rate movements and carry trade returns.

Abstract:International financial portfolios can be exposed to substantial risk from variations of the exchange rates between the countries in which they hold investments. Nonetheless, foreign exchange can both generate extra return as well as loss to a portfolio, hence rather than just being avoided, there are potential advantages to well-managed international portfolios. This paper introduces an optimisation model that manages currency exposure of a portfolio through a combination of foreign exchange forward contracts, thereby creating a “currency overlay” on top of asset allocation. Crucially, the hedging and transaction costs associated with holding forward contracts are taken into account in the portfolio risk and return calculations. This novel extension of previous overlay models improves the accuracy of the risk and return calculations of portfolios. Consequently, more accurate investment decisions are obtained through optimal asset allocation and hedging positions. Our experimental results show that inclusion of such costs significantly changes the optimal decisions. Furthermore, effects of constraints related to currency hedging are examined. It is shown that tighter constraints weaken the benefit of a currency overlay and that forward positions vary significantly across return targets. A larger currency overlay is advantageous at low and high return targets, whereas small overlay positions are observed at medium return targets. The resulting system can hence enhance intelligent expert decision support for financial managers.

Abstract:There are two seemingly contradictory empirical regularities in international finance: the high interest rate currency tends to have higher currency risk premia in short horizons but lower currency risk premia in long horizons. Engel (2016) shows that existing models cannot accommodate these two puzzles simultaneously and terms them a paradox. In this paper, we provide a rational resolution to Engel's paradox. Our deviation from existing models is the following two assumptions on consumption processes: (i) the expected future consumption variance have more than one decay modes and (ii) the mean consumption growth depends on the slowest decay mode. Market friction, recursive utility and bounded rationality are not assumed. Calibration exercises confirm key implications of our model.

Abstract:This study investigates whether cross-sectional global foreign exchange (FX) ambiguity impacts currency portfolios. We observe that, in contrast to FX volatility, high FX ambiguity leads to high currency carry returns. We also reveal that FX ambiguity is weakly associated with the highest interest rate portfolio, but strongly related to the second highest interest rate portfolio. These results suggest that FX ambiguity captures elements of uncertainty that are not captured by FX volatility. In addition, FX ambiguity is not linked to returns on currency momentum and value portfolios.
