Global Equity-Commodity Market Correlations: Financial Crises and Broken Trends

Abstract:We show 90 equity-commodity market correlations around the world have fluctuated about their respective broken trends since the early 1990s. Each of past eight major financial crises has precipitated breaks in the levels/slopes of some correlation trends, and each correlation trend has been broken by at least one of the eight crises. Recent financial crises display greater and wider trend-breaking impacts than early financial crises, notably in a way of uplifting the trends drastically. Most correlation trends exhibit positive slopes throughout, and some over the late sample period. Our results constitute compelling evidence that high equity-commodity market correlations can be a long-run phenomenon and will persist until next, yet rare, downward trend-breaking shocks originate.
Relative Scarcity of Commodities with a Long-Term Economic Relationship and the Correlation of Futures Returns

Abstract:This paper shows that economic linkages among commodities create a source of long-term correlation between futures returns. We extend the Theory of Storage to a multi-commodity level and find that the convenience yield of a commodity depends not only on its own scarcity level, but also on its relative scarcity with respect to other economically-related commodities. This result implies a positive feedback effect from one commodity to another that is necessary to replicate the upward-sloping correlation term structure of futures returns observed from the related commodities. Our empirical Multi-Commodity Feedback Affine model (MCFA) allows for a flexible correlation term structure and validates our theoretical prediction. An out-of-sample test using short-maturity crack spread options data shows that our model considerably reduces the pricing error generated by traditional models.

Abstract:This paper aims to study the correlation structure, key commodity and cluster characteristics of China's commodity markets during the period of the 2020-2021 global commodity price boom via applying Empirical Mode Decomposition (EMD) of commodity futures price indices to obtain high-frequency volatility components and low-frequency trend components, and constructing Minimum Spanning Tree (MST) and Hierarchical-clustering Tree (HT) to establish a connection network within the futures market system. From the perspective of network centrality, the 'leading' index of China's commodity futures market is proposed, We find that coking coal, rebar and PTA were the key nodes for the commodity futures price correction during the period of the surge in commodities since the second half of 2020 and after the intensive regulation. The cluster characteristics of commodities are related to the classification of traditional industries and energy and ferrous metals are the most important commodity categories. After the introduction of regulatory measures for the commodity futures prices boom, the relevance of the futures market rose first and then declined. The key node switched from energy and ferrous metals to chemical products such as methanol and polypropylene after policy-intensive regulation. We further construct the commodity 'leading' index which has an ideal correlation with the Wenhua Commodity Index and excellent information compression properties. The results of this paper not only provide new enlightenment for regulators to monitor market risks, but also for investors to establish data-driven risk management strategies.
The Price-Volume Relationship in China's Commodity Futures Markets

Abstract:This study examines the relationship between returns and trading volume of four actively traded commodity futures contracts in China. Correlation analyses and Granger causality tests are used to investigate contemporaneous and lead-lag relationships between trading volume and both signed and absolute return. We find that the contemporaneous correlations between return and trading volume are not significantly different from zero, and there is no linearly significant causality following from trading volume to return or from return to trading volume. However, the contemporaneous correlations between absolute return and trading volume are significantly positive in all futures markets, and there is a significant relationship of causality following from absolute return to trading volume, which contradicts the mixture of distributions hypothesis and supports the sequential information arrival hypothesis in all of the futures markets examined except for aluminum futures. We also find a significant causality following from trading volume to absolute settlement-to-settlement return in the copper (subsample 1) futures market, but not in the copper (subsample 2) futures market.

Abstract:Recent financialization in commodity markets makes it easier for institutional investors to trade a portfolio of commodities via various commodity-indexed products. We present several pieces of novel causal evidence that daily exposure to such index trading results in price overshoots and reversals, as reflected in negative daily return autocorrelations, only among commodities in that index. This is because index trading propagates non fundamental noise to all indexed commodities. We present direct evidence for such noise propagation using commodity news sentiment data.

Abstract:This study mainly analyzes the time-frequency correlation between crude oil, Chinese commodity market, stock market and investor sentiment index, and the cross-quantile dependence of investor sentiment index on China commodity futures and stock market. The data are decomposed by wavelet analysis method, combined with time-frequency volatility spillover method, to observe the spillover changes of Chinese commodity market, stock market, crude oil prices, economic policy uncertainty and investor sentiment index in the vision of short-term, medium-term and long-term investment. Furthermore, we employ the cross-quantilogram framework to investigate the cross-quantile dependence between the investor sentiment index and Chinese commodity futures or stock market. The empirical results are as follow: Firstly, there is a large degree of spillover among various commodity futures in China. WTI transmits vast volatility to Chinese investor sentiment index. Secondly, the total system spillover increases significantly during the outbreak of major economic crisis events and health and safety events. Thirdly, under normal and extreme market conditions, the investor sentiment index has an obvious positive spillover on agricultural futures. On the other hand, the stock index has an obvious positive correlation with the investor sentiment index, and lasts for a long time.

Abstract:In this paper, we investigate the role of eight commodity futures in asset allocation in China during the period January 2004-December 2015. The Chinese commodities and stocks are moderately correlated. We use quantile regressions based on a value-at-risk model to examine the relation between these two markets. We find no risk spillovers between the markets, suggesting that stocks and commodities in China are exposed to different risks. Using different asset allocation strategies, we show that including soymeal and soybeans in the Chinese stock index can offer some diversification gains. However, other Chinese commodities may not be useful for portfolio diversification.

Abstract:Analyses of users’ digital footprints and online search history can provide valuable behavioral information. Typically, online correlated searches for stock information can provide insights into revealing certain investor preferences and market phenomenon. Prior research primarily focuses on mature stock markets such as those in the U.S. markets. The emerging Chinese stock markets, which are characterized by unique investment features, are relatively unexplored. In this study, we explore the uniqueness of stock co-search networks in the Chinese context and investigate whether we can identify some interesting investment patterns such as return comovement where returns of stocks within the same search clusters tend to move in the same direction. Making use of network analysis, we construct search clusters from co-search data obtained from Sina Finance. We find some interesting behavioral patterns from online correlated searches. The empirical results provide evidence on the existence of within-cluster return comovement as well as a cluster-level factor that moderates return comovement in the context of the Chinese stock markets. This research is of practical relevance for investors in an investment decision-making scenario. It also contributes to Information Systems (IS) research in applying online correlated searches to revealing behavioral outcomes (i.e. return comovement) in an emerging market.
Intraday Effects Analysis of Chinese Futures Markets

Abstract:This paper adopts minutely high-frequency data of yields,volumes and open interests of the six commodities futures in three exchanges of China to probe into their intraday change patterns,and discovers the `L' pattern intraday movement of absolute yield and volume.We exert financial market microstructure theory,traders' psychology and trading mechanism to explain the different intraday phenomenon between the futures market and the stock market,which has a distinctive `U' pattern.Basing on this,by the help of Granger causality test theories and Vector Autoregressive models(VAR),we study the factors that influence the volatility of yields and the lagged orders.The results show that there are two-way Granger causality among each two of the absolute yield,volume and open interest, which is different from the empirical result of the stock market that there is a one-way Granger causality from volume to absolute yield,and the difference comes from the short mechanism of futures market.Through the decomposition of variance of VAR models and the impulse response analysis,we empirically analyze the dynamic relationship among the three factors.The conclusion shows that: when we treat the volatility of absolute yield as an explained variable,the residual disturbance can be explained about 90% by its lagged terms,and volume can explain about 10%.When volume is interpreted as an explained variable,about 80% of the residual disturbance can be explained by its lagged terms and the volatility of the absolute price explains about 20%.When open interest is considered as an explained variable,lagged terms of its own interprets about 45% to 70% of the residual disturbance,the volume explains 25%-45%,and the volatility of absolute price explains 5% to 10%.All the explanatory variables reach stable about 20-30 minutes later.Empirical result tells the weak impact from open interest to volatility of absolute yield and volume and the strong correlation between volatility of absolute yield and volume.Some investment suggestions are offered from the analysis mentioned above.
Recent Hikes in Oil-Equity Market Correlations: Transitory or Permanent?

Abstract:This paper empirically examines the long-run behavior of eight oil-equity correlations based on the ADCC (asymmetric dynamic conditional correlation) model and a novel decomposing approach. We select equity price indexes from three developed countries (the US, the UK and Germany) and five BRICS member countries (Brazil, Russia, India, China and South Africa) and consider ten economic/financial events for investigation. Seven correlations exhibit a positively sloped trend, and one exhibits a horizontal trend. All of these trends have undergone one or two structural breaks, which moved the corresponding correlations to their highest-ever evolutionary paths. These structural breaks are associated with one or more of the ten episodes considered, and a common event impacting all eight of the correlation trends is detected to be the 2008 adverse oil shock. The broken trends explain why the correlations were low in the early years and high in the recent years. Our findings indicate that recent hikes in the oil-equity correlations are a long-run phenomenon.

Abstract:<p>This paper seeks to explore the factors contributing to the return co-movement dynamics in the international commodity markets. We first adopt a minimum spanning tree (MST) characterized by a DCC-GARCH specification to depict the return co-movement among 21 commodities selected from the energy, agricultural and metal commodity markets. A connectedness network is then constructed to examine the contributions of both fundamentals and non-fundamental factors to the level of commodity return co-movement. The empirical results show that linkages across energy commodities are substantially stronger than among agricultural or metal commodities. Non-fundamental factors such as commodity market financialization and market sentiment play important roles in driving return co-movement over the sample period, though their impacts vary over time.</p>

Abstract:This study examines the price spillovers and connectedness among stock markets, the Shanghai Stock Exchange Composite (SSEC) index, Hang Seng index, Shenzhen Stock Exchange (SZSE) index, commodity futures markets, Aluminum (AL), Gold (AU), Copper (CU), Zinc, Steel Rebar, and Natural Rubber in bearish and bullish market situations. We use the quantile connectedness approach of Ando et al. (2022) to calculate hedge coverage ratios, optimal portfolio weights, and hedge coverage effectiveness. Our empirical analysis yields several important results. First, there is no difference in the results of the TVP-VAR-DY and TVP-VAR models in relation to the magnitude of return transmission during the sample period. Second, CU is the main transmitter and AU is the main receiver of shocks from the network. Third, under the QVAR method estimations, the CU (AU) is the major (minor) contributors to the network during the normal, bearish, and bullish market statuses. Fourth, the results of the hedge ratio strategy confirm that CU and AU are respectively the most and the least expensive assets for a long-term investment in the Chinese stock market in different market conditions.

Common Factors in Commodity Futures Curves

Abstract:Literature studying comovement in commodity prices provides mixed evidence for whether commodity markets are segmented or driven by common factors. We provide a joint framework to study comovement across 24 of the most traded commodities over 20 years. The framework benefits from using the whole commodity futures curve, not just the nearest futures contract. Using all curve data we find that there is a strong comovement, though this is mostly due to sector commonalities. Furthermore, the importance of a common market factor is overestimated when using only the nearest futures data. Both these findings shed light on the contradicting conclusions in existing literature. Additionally we find that the importance of the common factors varies over time, with a stronger factor structure arising in recent years.

Abstract:This paper finds that, concurrent with the rapid growing index investment in commodities markets since early 2000s, futures prices of different commodities in the US became increasingly correlated with each other and this trend was significantly more pronounced for commodities in the two popular GSCI and DJ-UBS commodity indices.This finding reflects a financialization process of commodities markets and helps explain the synchronized price boom and bust of a broad set of seemingly unrelated commodities in the US in 2006-2008.In contrast, such commodity price comovements were absent in China, which refutes growing commodity demands from emerging economies as the driver.

Abstract:SAGE Open, Volume 13, Issue 1, January-March 2023. Using 34 products from China's commodity futures market, this study examines the impact of social network attention and sentiment on its futures market returns. A machine learning text analysis algorithm was used to construct social network investor sentiment in consultation with three search volume indices. We find that: social network sentiment is a good predictor of commodity futures returns, investor attention has a significant positive impact on returns and absolute returns, and the Baidu index is better at forecasting returns than the Sogou and 360 indices. In addition, we examine how social network sentiment affects returns at different levels. We find that extremely high, market social network sentiments of investors changed the predicted results significantly; thus, the bases of the specified trading strategies of investors were altered. Regulators should therefore incorporate investor sentiment into regulatory targets and enhance retail investor education.

Abstract:We explore the asset pricing implication of the commodity tail risk, constructed by aggregating individual commodity's exposure to left‐tail realizations of systematic risks, in cross‐sectional stock returns. Using Chinese data from 2005 to 2022, we find that the risk‐adjusted return differential between extreme portfolios is highly significant at 1.39% per month. The economic rationale is that a high level of commodity tail risk signals adverse economic conditions, and stocks that hedge the tail risk offer a low premium. Our findings highlight the informational role of commodity futures prices and the link between commodity and equity markets in China.

Abstract:This paper uses a trivariate VAR-BEKK-GARCH model to investigate the dynamic relationship among the Chinese stock market, commodity markets and global oil price. We find significant unidirectional return spillover effect from oil market to stock market, suggesting a strong dependence of the Chinese stock market on the oil market. Our results show significant unidirectional return interaction from the Chinese stock market and global oil market to key commodities indicators in China. In particular, significant return contagions from the Chinese stock market to copper and aluminium futures and from oil market to silver, copper and aluminium markets are observed. Non-existence of return spillovers between gold and stock (oil) suggests the safe-haven role of the gold. In terms of the volatility spillovers, we find bidirectional shocks spillovers between oil and stock markets but unidirectional volatility spillovers from the oil market to the Chinese stock market. For commodities, we show evidence of strong uni-directional shock and volatility spillovers from stock market or oil market to commodities market. However there are no spillover effects from all the commodity markets to either stock market or oil market, implying potential diversification benefits from the Chinese commodity markets. Finally, the paper highlights the results which potentially have important implications for portfolio management and hedge strategies.
