Abstract:SYNOPSIS Using a broad sample of U.K. firms that are required to disclose auditor materiality thresholds under the International Standards on Auditing (United Kingdom and Ireland) 700, we examine whether the auditor materiality threshold is associated with audit quality. We document that a lower materiality threshold is associated with higher audit quality, as measured by lower absolute discretionary accruals, higher accruals quality, and a lower propensity to just meet or beat analysts’ earnings expectations. We also find some evidence that the negative association between the materiality threshold and audit quality is attenuated when the audit committee is more effective and when the auditor is more economically dependent on the client, and the negative association is more pronounced when management has a stronger incentive to manage earnings. Overall, our study extends the limited studies on large-sample archival evidence on the implications of audit materiality thresholds on audit outcomes. Perceived Audit Quality, State Ownership, and Stock Price Delay: Evidence from China

Abstract:We examine the effect of audit quality on stock price delay and whether the effect differs between two groups of Chinese firms: state-owned enterprises (SOEs) and non-state-owned enterprises (NSOEs). Using a sample of 15,019 firm-year observations for Chinese listed firms over the period 2001-2011, we find that firms with Big 4 auditors are associated with less stock price delay and this negative association is weaker for SOEs than for NSOEs. Our findings suggest that high-quality auditors play an important role in the price formation process, in that there is less stock price delay, and this role varies across firms with different ownership structures. Additional analyses show that the audit quality of international Big 4 auditors is perceived to be different from that of domestic Big 4 auditors. The effect of the perceived audit quality on price delay is different for SOEs controlled by the central government compared to those controlled by the local governments. Our study contributes to extant research by focusing on the economic consequences of auditor choices and by emphasizing the importance of recognizing ownership type when conducting audit research.Data availability Data used are from public sources identified in this paper.
The Economic Consequences of Heightened Materiality Uncertainty: an Auditing Perspective

Abstract:ABSTRACT Using a Supreme Court ruling that rejected the use of “bright-line” rules previously relied upon in evaluating materiality claims, this study examines how heightened materiality uncertainty impacts audit pricing. We expect the heightened uncertainty to make it more difficult for auditors and clients to assess materiality and to reach a consensus on materiality assessment, which increases audit effort and engagement risk, leading to higher audit fees. Consistent with this prediction, we find that after the ruling, audit fees increase significantly for treatment firms in the circuits using bright-line rules in the pre-ruling period, relative to control firms not affected by the ruling. This effect is stronger when auditors have lower quality or lower industry expertise, and when investors have more diverse opinions. We also find that for firms audited by low-expertise auditors, auditor turnover due to auditor-client disagreement on materiality-related issues increases significantly for treatment firms relative to control firms. Impact of Auditor Report Changes on Financial Reporting Quality and Audit Costs: Evidence from the United Kingdom

Abstract:While substantial revisions to auditor reporting requirements are being implemented internationally, the impact of these reforms on financial reporting quality is unknown. We exploit the United Kingdom's recent auditor reporting changes and find that the United Kingdom's new reporting regime is associated with an improvement in financial reporting quality as proxied by significant decreases in absolute abnormal accruals and the propensity to just meet or beat analyst forecasts, and a significant increase in earnings response coefficients. As for audit costs, we do not find a significant change in audit fees or audit delay surrounding the implementation of the new reporting regime. Taken together, the results of this study suggest that new auditor reporting requirements are associated with a significant improvement in financial reporting quality without detecting a significant increase in audit costs. Incidence des modifications apportées au rapport d'audit sur la qualité de l'information financière et les coûts liés à l'audit : données du Royaume‐Uni Les exigences relatives au rapport de l'auditeur subissent d'importantes transformations à l’échelle internationale. Or, l'incidence de ces réformes sur la qualité de l'information financière demeure inconnue. Les auteurs étudient les modifications récemment apportées au rapport de l'auditeur au Royaume‐Uni et constatent que le nouveau régime qui y est instauré est associé à une amélioration de la qualité de l'information financière, estimée en fonction de l'importante réduction de la valeur absolue des régularisations anormales et de la propension à atteindre ou excéder les prévisions des analystes, et à une hausse appréciable des coefficients de réaction au résultat. En ce qui a trait aux coûts liés à l'audit, les auteurs n'observent pas de changement appréciable dans les honoraires d'audit ou les retards dans la réalisation de l'audit en raison de la mise en place du nouveau régime associé au rapport de l'auditeur. Dans leur ensemble, les résultats de l’étude semblent indiquer que les nouvelles exigences quant au rapport d'audit sont associées à une amélioration sensible de la qualité de l'information financière, sans révéler de hausse sensible des coûts liés à l'audit.

Abstract:ABSTRACT In 2015, the Hong Kong Institute of Certified Public Accountants issued a standard requiring auditors to communicate key audit matters (KAMs) in the audit report. This standard provides an opportunity to examine the effect of KAMs on audit fees and financial reporting quality. Using public companies listed on the Main Board of the Hong Kong Stock Exchange as the treatment group and the companies listed on the Shanghai and Shenzhen Main Board Stock Exchanges as the control group, pre-post and difference-in-differences analyses show that the KAMs standard resulted in improved financial reporting quality but also higher audit fees. Further analyses show that, although the increase in audit fees was related to the risk of material financial statement mis-statements and audit firm business risk, the improvement in financial reporting, which occurred for companies with low financial reporting quality, resulted from the “threat to management of disclosure in KAMs.”

Abstract:We provide the first evidence on the efficacy of the new auditing standard AS18 (Related Parties) by investigating its effects on related party transactions (RPT) audit quality. AS18 establishes basic required procedures (rather than suggested procedures) that can assist the auditor in assessing the risk of material misstatements associated with related party transactions (RPTs). We expect it to increase the audit scrutiny over RPTs and thus increase the quality of RPT auditing. We measure audit quality using general restatements and RPT-related restatements. General restatements allow us to draw inferences for RPT relative to non-RPT firms. RPT-related restatements capture the effect of AS18 on RPT auditing more directly. Therefore, the two proxies provide complementary evidence. Using a sample of S&P 1500 firms and data covering the period from 2011 to 2018, we find that RPT firms have a significantly lower likelihood of receiving a general restatement as compared to non-RPT firms after AS18. We also classify RPTs into business RPTs and non-business RPTs based on the type of transactions and the transacting party. We find that business RPT firms are (i) less likely to have general restatements after AS18 relative to non-RPT firms and (ii) less likely to have RPT-related restatements relative to non-business RPT firms. In contrast, non-business RPT firms do not exhibit a significant change in RPT-related restatements or general restatements after AS18. In cross-sectional analysis, we find that the results are driven by non-S&P 500 firms. There are no effects of AS18 on audit quality for S&P 500 firms. This finding suggests that RPT audit quality in larger firms did not significantly increase after AS18, which is consistent with the PCAOB oversight findings that audits of smaller companies are more frequently the subject of inspection findings and enforcement actions that involve RPTs. Our findings are robust to various alternative specifications, research design choices and sampling strategies. Overall, our evidence suggests that AS18 has improved the audit quality of Business RPTs.
The Effect of Disclosing Key Audit Matters and Accounting Standard Precision on the Audit Expectation Gap

Abstract:To try and improve the communicative value of the audit report and therefore help reduce the expectation gap there is a new requirement for auditors to identify and disclose key audit matters (KAMs) in the audit report. This study reports an experiment using non-professional financial report users to investigate the effect of disclosing KAMs on the audit expectation gap. Associated with the relevance of the KAM disclosure is the nature of the matter that the KAM relates to. In relation to accounting matters, an important disclosure issue relates to the level of precision of the accounting standards. This study also explores how differences in precision of accounting standards interacts with the auditor’s reporting of KAMs to affect users’ perceptions. We find that disclosing KAMs per se in the audit report did not affect the audit expectation gap, which is consistent with prior research on the effect of additional disclosures in audit reports. However, the expectation gap actually increased on measures associated with perceptions on the reliability of the audited financial reports when the audit report included a KAM that follows a precise accounting standard, suggesting some potential unintended consequences of this reporting change.

Abstract:Purpose This paper aims to ask whether the implementation of the expanded auditor’s report, which included a requirement to disclose key audit matters (KAMs) in Thailand since 2016, has improved audit quality. Design/methodology/approach To answer this question, the authors examined audit quality two years before and two years after its adoption by analysing 1,519 firm-year observations obtained from 312 companies. The authors applied logistic regression analyses to the firm-year observations. Findings The authors found some weak evidence that KAMs disclosure improved audit quality because of auditors putting more effort into their audits and audits being performed thoroughly after the implementation of KAMs. Interestingly, the number of disclosed KAMs and the most common types of disclosed KAMs are not associated with audit quality. Only disclosed KAMs related to acquisitions are more informative because the presence of this type of disclosed KAMs signals the greater likelihood of financial restatements being made in a later year. Originality/value Unlike previous studies on the impact of KAMs disclosure on audit quality, which used discretionary accruals as proxy for audit quality, this study used the occurrence of financial restatements.

The Role of Audit Quality on the Condition of Fair Value Measurement

Abstract:This paper focuses on the role of audit quality on the condition of fair value measurement. Adopted samples of China listed companies from 2006 to 2008, by t-test and regression, the empirical results demonstrate that the cross-term of fair-value and audit-quality is positively correlated with closing price, and is negatively correlated with analysts’forecast error. This means that audit quality can improve value relevance and reduce the information asymmetry on the condition of fair value measurement. The conclusions help to reconsider the fair value development after financial crisis, and make investors and regulators pay more attention to audit quality.

Review of Accounting Studies

Abstract:We document 45 specific allegations related to audit deficiencies based on GAAS, as detailed in 141 AAERs and 153 securities class action lawsuits over the violation years 1978–2016. Next, we use these allegations to validate popular proxies of audit quality. Of all the audit quality proxies, we find that restatements consistently predict all of the top six most cited audit deficiencies. The ratio of audit fees to total fees and the presence of a city specialist auditor predict five of the most cited deficiencies. Overall, our results suggest that the predictive power of audit quality proxies depends on (i) the settings that researchers are interested in and (ii) the specific audit deficiencies hypothesized to matter in the investigated setting. For instance, future studies related to auditor independence might consider using restatements and the ratio of audit fees to total fees as proxies of audit quality.

Abstract:The purpose of this study is to explain that the consideration of the auditor's materiality level is influenced by experience, professional ethics and task complexity. Materiality level considerations are relative rather than absolute concepts, so the determination of materiality levels can vary for each entity. The respondents used were auditors who worked at the Public Accountant Firm in the Bali Region, which had registered with the Indonesian Institute of Certified Public Accountants in 2018 totaling 73 people in 10 Public Accounting Firms. Sampling in this study is to use the nonprobability sampling method. To answer the research hypothesis using multiple linear regression analysis techniques with the results of the study is the experience and professional ethics have a positive effect on the consideration of the level of materiality, while the complexity of the task does not affect the consideration of the level of materiality. This is due to the fact that the auditors, especially the auditors at the Public Accountant Office in Bali, have been working professionally so that they are able to manage the time in carrying out their auditing duties.
Accruals Quality and Internal Control over Financial Reporting

Abstract:We examine the relation between accruals quality and internal controls using 705 firms that disclosed at least one material weakness from August 2002 to November 2005 and find that weaknesses are generally associated with poorly estimated accruals that are not realized as cash flows. Further, we find that this relation between weak internal controls and lower accruals quality is driven by weakness disclosures that relate to overall company-level controls, which may be more difficult to “audit around.” We find no such relation for more auditable, account-specific weaknesses. We find similar results using four additional measures of accruals quality: discretionary accruals, average accruals quality, historical accounting restatements, and earnings persistence. Our results are robust to the inclusion of firm characteristics that proxy for difficulty in accrual estimation, known determinants of material weaknesses, and corrections for self-selection bias.
Measurement uncertainty and management bias in accounting estimates: the perspective of key audit matters reported by Chinese firms' auditors

Abstract:Purpose This study examines (1) the extent of key audit matters (KAMs) reported by auditors is related to accounting estimates, (2) whether measurement uncertainty and management bias affect auditors to do so and (3) whether the use of accounting estimates, given the measurement uncertainty and management bias reported in KAMs adversely affects the decision usefulness of accounting information. Design/methodology/approach Data on key audit matters, accounting estimates, measurement uncertainty, management bias, etc. were collected from the auditor's reports of 351 sample Chinese listed firms. It employs regression analyses to assess the hypotheses on issues affecting the report of these key audit matters and the impacts on the decision usefulness of accounting information. Findings Fair value and impairment loss estimations make up of 2.6 and 44.1% of the 606 KAMs identified, respectively. Measurement uncertainty is positively, while management bias is negatively, affecting auditors report KAMs related to accounting estimates. The use of accounting estimates in firms where their auditors reported the KAMs related to accounting estimates does not enhance the value and predictive relevance of reported earnings. The assurance works on, and reporting of, KAMs served as a “red flag” about the accounting estimates. Practical implications The use of accounting estimates does not always lead to enhanced decision-useful accounting information. Auditors, in their stewardship role, shall ensure that the measurement uncertainty issue is appropriately identified, addressed and verified. In addition, they shall provide an effective check-and-balance to the accounting discretion managers have in providing decision-useful information from opportunistic reporting. Originality/value This study examines the proposition that while the use of estimates can enhance the decision usefulness of accounting information, it can also induce measurement uncertainty and management bias into financial reporting.
Informativeness of Key Audit Matters: Evidence from China

Abstract:SUMMARY This study examines whether the key audit matters (KAMs) disclosed in expanded audit reports as a part of recent regulatory reforms are informative for investors in an emerging economy setting. Using the recent adoption of expanded audit reports for firms listed exclusively in Mainland China, we find robust evidence that the abnormal trading volume and earnings response coefficients are higher and that stock price synchronicity is lower during the postadoption than preadoption period. In additional tests, we find evidence that KAMs are more informative for non-state-owned enterprises, smaller firms, and firms with a smaller analyst following. Finally, we find that investors respond to the characteristics of KAM disclosures, providing corroborative evidence of the informativeness of these disclosures. Overall, our study provides systematic evidence that KAMs are incrementally informative for investors in an emerging economy. Responsiveness of Auditors to the Audit Risk Standards: Unique Evidence from Big 4 Audit Firms

Abstract:We examine the effect of changes in audit risk standards on the conduct of financial statement audits in a European setting. We investigate this by analysing the audit hours and audit fees for clients of Big 4 audit firms in Finland in 1996 and 2010. Our results show that audit firms became more sensitive to clients’ business risk due to the introduction of the new audit risk standards, with more audit hours allocated to owner-managed companies in 2010 than in 1996, and fewer audit hours allocated to low-risk clients in 2010 than in 1996. Also, the labour mix in the audit team changed for owner-managed companies, with a greater work load carried by junior auditors in 2010 than in 1996. Regarding the price of audit, we find an increase in audit fees for clients with high business risk, while audit fees remained at roughly the same level for low-risk clients. These findings should be of interest to the auditing profession and those involved in the development of auditing regulations.
Auditors' Ability to Resist Client Pressure and Culture: Perceptions in China and the United Kingdom

Abstract:Abstract Ongoing corporate scandal and audit failure raise serious concerns about the ability of auditors to resist client pressure. Based on a sample of 93 auditors from China and the United Kingdom (U.K.), we analyze the effect of specificity of accounting standard, level of auditor tenure, provision of management advisory services (MAS) and degree of audit market competition on perceptions of auditors' ability to withstand client pressure in audit conflict situations. We draw on cultural differences to explain differences in auditors' perceptions in the respective countries. Our findings are consistent with national cultural characteristics identified in the research literature. We find that U.K. auditors perceive specificity of accounting standards, auditor tenure, MAS and competition as less likely to affect decisions as to whether or not to accept clients' preferred accounting treatments than do their Chinese counterparts. Additionally while Chinese auditors perceive MAS and competition to be significant factors, they perceive accounting standard specificity and auditor tenure to be insignificant. For U.K. auditors, these results are reversed. The results may be relevant to international audit firms operating cross‐culturally and seeking to apply common audit procedures or codes of professional conduct in different national settings.

Abnormal Audit Fees and Audit Quality, The Impact of Business Context on Auditors' Priorities

Abstract:Companies facing serious financial distress are more likely to engage in income-increasing earnings management than healthy firms in order to mask poor performance. In these contexts, audit firms might increase substantive tests, that should constrain discretionary accruals, as well as charging risk premiums, both resulting in growing audit fees. The different components of audit fees, namely a fee premium for auditors’ efforts or risk premium, however, have an opposing impact on audit quality. This paper aims thus to investigate how the business context status of a client might differently affect the auditors’ pricing policies and commitments in the audit process. We address our research questions adopting a matched sample consisting of bankrupt and healthy US firms in the post-SOX period, between 2005 and 2015. Consistent with our predictions, the results show a significant propensity of ex-post bankrupt firms to adopt upward earnings management. In these critical contexts, it reveals that auditors are primarily concerned about obtaining a risk premium, especially in the first year of an engagement, rather than extending the audit efforts to constrain earnings manipulation. By contrast, the higher audit fees charged to healthy companies by the newly appointed auditors result in effective audit efforts, therefore improving the earnings quality. This study thus provides evidence that in riskier business contexts auditors prefer conservative approaches to pro-active commitments by primarily adjusting risk premiums in response to a higher litigation risk. The paper contributes to the extant literature by documenting the existence of a component in the audit fees that results in low audit quality.

Abstract:Abstract Using a mixed method research design, this study is the first to provide comprehensive evidence of the impacts of Thailand's first implementation of the new audit report with key audit matters (KAMs), which took place in 2016. Survey evidence shows that the new audit report improves the informative value and effectively narrows the deficient‐standards and deficient‐performance gaps. Nonetheless, financial statement users have made new demands for information that lie beyond auditors' traditional responsibility.
