Abstract:Networks in nature not only depend on each other but also have internal community structures, such as infrastructure networks with links within and across geographic regions. The communities play an important role when the networks undergo localized failures in specific regions, for instance when natural disasters or economic sanctions disrupt a local community region and consequently influence the whole system. How a disruption in one community propagates through the entire system is a crucial, but still open, question. Here we find that the community structure embeds extreme risk: weakening the community strength could abruptly drive the system to a precarious state. Examining the business-flight network among cities as a proxy for the world economy, we find this real coupled system evolving towards the extreme vulnerable phase due to ongoing globalization. This shows the community risk indeed exists in real world networks and deserves more attention from the scientific community.

Abstract:The methods of complex networks have been extensively used to characterize information flow in complex systems, such as risk propagation in complex financial networks. However, network dynamics are ignored in most cases despite systems with similar topological structures exhibiting profoundly different dynamic behaviors. To observe the spatiotemporal patterns of risk propagation in complex financial networks, we combined a dynamic model with empirical networks. Our analysis revealed that hub nodes play a dominant role in risk propagation across the network and respond rapidly, thus exhibiting a degree-driven effect. The influence of key dynamic parameters, i.e., infection rate and recovery rate, was also investigated. Furthermore, the impacts of two typical characteristics of complex financial systems—the existence of community structures and frequent large fluctuations—on the spatiotemporal patterns of risk propagation were explored. About 30% of the total risk propagation flow of each community can be explained by the top 10% nodes. Thus, we can control the risk propagation flow of each community by controlling a few influential nodes in the community and, in turn, control the whole network. In extreme market states, hub nodes become more dominant, indicating better risk control.

Mitigating Extremal Risks: A Network-Based Portfolio Strategy

Abstract:In financial markets marked by inherent volatility, extreme events can result in substantial investor losses. This paper proposes a portfolio strategy designed to mitigate extremal risks. By applying extreme value theory, we evaluate the extremal dependence between stocks and develop a network model reflecting these dependencies. We use a threshold-based approach to construct this complex network and analyze its structural properties. To improve risk diversification, we utilize the concept of the maximum independent set from graph theory to develop suitable portfolio strategies. Since finding the maximum independent set in a given graph is NP-hard, we further partition the network using either sector-based or community-based approaches. Additionally, we use value at risk and expected shortfall as specific risk measures and compare the performance of the proposed portfolios with that of the market portfolio.

Abstract:Interconnections and volatilities among financial institutions , notably during periods of extreme risk events, are fundamental factors in studies of financial markets. Utilizing tail-event-driven networks, we depict the risk interdependencies among financial institutions and introduce a novel ranking strategy for institutional influence based on network effects and quantile regression techniques. This interdependence is examined through the prism of joint extreme movements, utilizing bivariate extreme value theory and classification analysis. To validate their effectiveness and applicability in the real world, we deploy these methodologies on Systemically Important Financial Institutions (SIFIs). Additionally, we provide a ranking of the importance of eight U.S. institutions based on tail risks, offering regulators valuable insights and references.

Abstract:Social networks of engagement sometimes dramatically collapse. A widely adopted paradigm to understand this catastrophe dynamics is the threshold model but previous work only considered the irreversible K-core pruning process and the resulting kinetic activity patterns. Here we study the network alliance problem as a simplified model of social engagement by equilibrium statistical mechanics. Our theory reveals that the surviving kinetic alliances are out-of-equilibrium and atypical configurations which may become highly vulnerable to single-node-triggered cascading failures as they relax towards equilibrium. Our theory predicts that if the fraction of active nodes is beyond a certain critical value, the equilibrium (typical) alliance configurations could be protected from cascading failures by a simple least-effort local intervention strategy. We confirm these results by extensive Monte Carlo simulations.
