Abstract:Issued by local government financing vehicles and backed mostly by land sales, chengtou bonds are an important source of financing for Chinese local governments. We identify large heterogeneity in chengtou bond yields, even though they are implicitly guaranteed by the central government. We find that corruption in China has a significant effect on local government credit spreads, with one standard deviation increase in ”Tigers” or ”Flies” corresponding to 9 or 5 basis points in elevated chengtou bond yields. We measure corruption using the graft cases conducted by the Central Commission of Discipline and Investigation (CCDI), with the rank-weighted average and total number of cases as proxies for the top level and low level corruptions— ”Tigers” and ”Flies”, respectively. Real estate GDP is the most prominent determinant of local government credit spreads, and the effect of corruption works mainly through the channel of real estate—more corruption clearly depresses the real estate value. Since the anti-corruption campaign started in late 2012, the effect of corruption has become highly significant and non-redundant through the real estate channel.

Abstract:Chengtou bond is the only asset with market prices that can capture the funding cost of Chinese local government debt. In contrast to the U.S. municipal bonds, Chengtou bonds are issued by private corporations but implicitly guaranteed by local and the central governments, which are reflected by novel risk characteristics—real estate GDP and political risk. One standard deviation increase in local real estate GDP (political risk) corresponds to 10 (9) basis points decrease (increase) in bond yields, respectively. However, conditional on political risk, real estate GDP actually increases bond yields, suggesting that only local governments with low political risk can enjoy the low funding costs driven by high real estate growth.

Abstract:The alarmingly high level of local government debt (LGD) in China threatens the financial stability, fiscal system, and sustainability of China's economic success. This study provides a comprehensive and in-depth understanding of the evolution and causes of LGD expansion by investigating institutional details, developing conceptual frameworks through economic and institutional lenses, and conducting empirical analyses. Under the economic framework, we find that the demand-side (issuing LGD to fill the widening fiscal deficits) driver explains little about the rapid expansion of LGD in China except in the Northeastern region, while the supply-side driver (banks' and the public's asset needs) and investments in real estate and local employment are positively associated with LGD. Under the institutional framework, rent-seeking behaviors (capitalizing on executive power and institutional frictions), instead of resolving institutional frictions (connecting agents of different political and economic natures to achieve state goals through market mechanisms) is a significant determinant of LGD. These findings suggest that anti-corruption and system design (or supervision and incentives) in addressing the boundary between local government officials and businesses is critical for financial stability and economic sustainability in China.

Abstract:Although the investment-oriented development model for economic growth adopted by Chinese governments has generated spectacular results, the risks of debt-financed urbanisation and economic development have recently become evident in mounting local debts that are undermining the financial system, triggering concerns with respect to local governments’ indebtedness, financial stability and sovereign risk in China. In this paper, we portray the uneven spatial and temporal dynamics of local government debt in China, and examine the ways in which it is intertwined with institutional, political and economic factors. Our analysis shows that while global and national economic conditions have resulted in a dramatic increase in local government debt, particularly in the late 2000s and the early 2010s, the spatial variation of local debt accumulation in China could be partly explained by two institutional factors: land finance and inter-jurisdictional competition. We argue that the behaviour of local governments may harm the long-term future of Chinese cities.

Abstract:Local government debt is the biggest "gray rhino" of China's economy and one of the most significant factors affecting the sustainability of economic growth. We use the macroeconomic data of China's real economy development level and local government debt from 2000 to 2020 to investigate the impact of local government debt on the real economy using the spatial Durbin model, focusing on the impact of the local government debt scale on the development of the real economy in jurisdictions and non-jurisdictions and the intermediation effect of finance under the geospatial correlation characteristics of economic development. The results show that the spatial correlation of the real economy between jurisdictions prevails and the correlation deepens over time. The scale of local government debt in China has exceeded a reasonable threshold, and the crowding-out effect of debt expansion on the real economy is obvious and not limited by jurisdictions, with significant spatial spillover effects. Financial marketization can effectively mitigate the crowding-out effect of local government debt on the real economy. These findings provide useful references for mapping the correlated development characteristics of local government debt and the real economy in China, effectively preventing local government debt risks and high leverage of the real economy and financial systemic risks, and providing effective insights for other countries to resolve government debt problems, prevent crises, and promote local economic development.

Abstract:This paper employs panel data from 227 prefecture-level cities in China spanning the period from 2000 to 2020 to investigate the effects and influences of local government debt policies on the financial ecological environment. Considering regional economic foundation, financial development, government governance, and the construction of the social credit system, our analysis reveals the following outcomes regarding debt level and debt structure: Firstly, we find that higher debt levels and an increased proportion of hidden debt at the local government level have impacts on various dimensions of the financial ecological environment. Specifically, debt expansion facilitates regional economic foundations and financial development but hampers government governance and the construction of the social credit system, leading to a deterioration in the development of the financial ecological environment. Furthermore, employing a threshold regression model, we have not identified a significant nonlinear relationship in this context. Secondly, local government debt exhibits a reverse spatial spillover effect on the financial ecological environment of surrounding regions, contrasting with the effects observed within the local area. This effect manifests as the enhancement of the financial ecological environment in neighboring areas.

The financialization of local government debt in China and its risk transmission to commercial banks

Abstract:China's local government debt has risen sharply due to fiscal stimulus and decentralized financing. This debt expansion increases systemic risk as default risk is transmitted to banks, the primary holders of local debt. Using a Dynamic Stochastic General Equilibrium model incorporating local governments and banks, we show that local debt expansion increases banks' nonperforming loans and crowds out private credit, increasing bank risk-taking. We empirically examine 2010–2019 data on 350 Chinese banks and find that the level of local debt positively impacts bank risk-taking, especially low-capital, nonstate, and unlisted banks. The mechanisms operate through an increase in nonperforming loans due to default risk and a reduced regional repayment capacity due to crowded-out private credit. Our study reveals the impact of local debt on bank risk and financial stability in China. Policy implications include strengthening bank regulation and pursuing diversified government financing.

Abstract:Unlike local governments in western countries, local Chinese governments are prevented from directly issuing debt to fund mandated capital projects. As a result of recent fiscal stresses and restrictions placed on local governments, China has developed a unique funding source, known as Local Government-Backed Investment Units (LGBIUs), that allow local governments to obtain capital necessary to fund large-scale infrastructure investments. However, unlike traditional municipal debt in western countries, the Chinese investment units are not able to use tax revenues to fund coupon or principal payments. Thus, local governments tap into the growing housing market by selling public land to fund the investment units coupon and principal payments. As a result of this unique mixing of local governmental fiscal policies with local housing markets, a substantial drop in housing or land prices may increase the risk level of local government debt, or even trigger a systematic default. We present an analysis of the risk associated with these bonds and demonstrate that local housing price risk is priced in the bond yield spreads.

Abstract:The local governments in China have borrowed a lot of debts in the past ten years. In recent years, local governments have been under increasing pressure to repay debts. By matching panel data for city-level urban construction and investment bonds (UCIBs) with hand-collected new-town construction panel data, this study found that new-town construction has partly accounted for UCIB issuance, especially since 2009. Firstly, the new-town construction presented a trend that the distance away from the city center increases and planned population density decreases over time, which may end up with lowering efficiency of new towns. Secondly, the number and planned area of new towns in inland regions far exceeds that in coastal regions, while the scales of UCIBs are also larger in inland cities than in coastal cities, along with relatively higher interest rates. We argue that the inland-favoring land supply policies and local government political competition are the main driving forces behind this phenomenon. Thirdly, while local governments built new towns increasingly by borrowing, the return to investment is declining over time both in coastal and inland regions. We argue that without fully understanding the importance of population density and distance to downtown in urban economic development, new-town construction using land financing can lead to inefficient urbanization in China, which is not financially sustainable, especially for small and inland cities.

Abstract:China’s slowing economic growth and rapid urbanization have made local government debt financing a significant issue. This study uses a sample of China’s provincial government data for the 2006–2012 period to examine the effect of the disclosure of financial information by local governments on their debt financing costs. The results show that financial information disclosure is conducive to public supervision and enhances government credibility, leading to a decrease in the cost of debt financing. Furthermore, increased government economic intervention increases the strength of the association between financial information disclosure and the cost of debt financing. Increased government audit prevention function weakens the strength of the association between financial information disclosure and the cost of debt financing.

Abstract:The risk of local government debt has been a robust indicator of regional economic development and the smooth operation of local government. The promulgation and implementation of the new Budget Law in 2014 also reflect the determination of China to control government debt risk. Based on the DPSIR model, this paper defines the logical relationship among the driving force, pressure, debt status, influence, debt repayment ability, and local government debt risk. Combined with the entropy method, this paper analyzes the debt risk level of 30 provinces, municipalities, and autonomous regions in China from 2013 to 2019. The results show that there are apparent regional differences in the debt risk of local governments in China. The debt risk evaluation of the southwest region is higher than the average level in other regions. Overall, we show a downward and upward trend through further analysis of the internal structure and causes of local government debt risk. We offer implications for countermeasures and suggestions.

Abstract:Purpose With China’s economic growth slowing down and the growth rate of fiscal revenue decreasing, the pressure on local government debts is further increasing. Under this background, it is of great significance to clarify the relation between local government debts and China’s economic growth in order to give full play to the positive role of local debts in stabling growth. The paper aims to discuss this issue. Design/methodology/approach Therefore, this paper explores the impact of Chinese local government debt on economic growth from theoretical and empirical aspects, respectively, and compares the regional differences between different debts and economic growth dynamics. Findings In the theoretical model part, this paper constructs a three-sector dynamic game model, under the two circumstances of whether local government is subject to debt constraints, and examines the relation between local government debt and economic growth and other variables through numerical simulation. Research shows that when the government is not constrained by debt, there is an inverted “U” relation between government debt and economic growth. When the government is constrained by debt, the economic growth rate gradually decreases as the government debt increases. Originality/value In the theoretical analysis part, this paper tries to estimate the amount of local debts under different calibers and examines the impact of different types of local government debts on China’s economic growth and their regional differences. The results show that excessive accumulation of government hidden debts in the eastern region is not conducive to economic growth, while explicit debts in the central and western regions significantly contribute to local economic growth. The results of empirical analysis are basically consistent with the predictions of the theoretical model.

Abstract:Since the commencement of the New Budget Law in 2015, China provincial governments was given the legal rights to issue Local Government Bonds, which has played a significant role in revealing local indebtedness that was built up over the years. The rapid infrastructure developments have brought up respective debt levels in various levels of governments, and there exist strong concerns on whether provinces with poor development levels are on the edge of financial distress. In addition, it is also unclear on the relationship between local economic development and high debt levels. This research is an attempt to answer that question, and provide observations and analysis based on past local debt data. In summary, this research used provincial LGB data and fiscal income statistics to establish relationships with local debt burden, governors’ financing decisions, as well as the LGB issuance limit setting process. Compared to existing research, updated provincial level data will be used (2015-2021).

Abstract:This paper takes 66 local government debt governance policy texts from 2009 to 2019 as sample, and constructs an analysis framework of 'target debt - management measures - mechanism guarantee', derives up with identifying the characteristics of determining local government debt governance in China. The results show as follow: (i) It attaches more importance to the policy design of 'borrowing', 'repayment' and 'management' on local government debt instead of the 'usage' in China. (ii) The evidence supports the relatively average coding distribution of each policy, but the content is quite different. (iii) It manifests the new development value of 'people-oriented' and the concept of collaborative governance in the policy design. (iv) It has formed a 'centre-edge' model for the governance of the local government debt. This paper provides a new perspective for the study of the problems of local government debt governance, and puts forward policy recommendations for improving the governance of the local government debt.

Abstract:The local government debt risk has attracted government regulators' attention, and its economic consequences have become a new research topic. Based on data from Chinese prefecture-level cities, this paper empirically examines the impact of local government debt on corporate financing from 2006-2018. The results show that government debt financing reduces total corporate debt financing, increases the cost of corporate debt financing, and has a crowding-out effect on corporate debt financing. Local government financing through the financing platform company injects quality projects and reduces the financing constraints of the financing platform to attract credit resources from banks. Insides, the government provides a guarantee for the financing platform company and reduces the bond risk of the financing platform to attract investors to purchase. Severing the link between local governments and financing platform companies can reduce the crowding-out effect to a certain extent. The results of this paper provide evidence for the micro effects of local government fiscal policy, which are informative for further improving the financing capacity of enterprises.
