One of the explanations is the theory of credit spread decomposition, whose recent work has explored the role of taxes, risk premia and liquidity premia. Abstract:The credit spread puzzle is one of most popular studies on the asset pricing theory in recent years.In this paper,we try to solve the credit spread puzzle within the framework of structure models and establish a new pricing model of corporate bonds with the short-selling constraint in the market.As the short-selling constraint obviously exists in reality,it is meaningful to build such a structure model.The empirical research shows that the model can predict more credit spreads than existing models and explain the credit spread very well.

Abstract:Using a comprehensive quarterly database covering 22 advanced economies and 18 emerging market economies spanning the period from 1990 to 2018, this study provides evidence indicating that a higher ratio of total credit to the non-financial sector relative to GDP is associated with wider interest rate spreads. Importantly, this relationship between the stock of debt and spreads remains robust even after controlling for measures of debt flows in both advanced and emerging countries, suggesting that the stock of debt carries more valuable information for capturing a country's financial position in international markets compared to the flow of debt. Moreover, through a detailed exploration of credit allocation across different sectors, this research reveals that the provision of credit to households and the government plays a crucial role in understanding the dynamics of interest rate spreads in both advanced and emerging countries. These empirical findings contribute to addressing the existing gap in understanding the determinants of the risk premium associated with cross-border financing activities. Additionally, the observed correlations between credit measures and spreads offer important empirical moments that should be incorporated into international macro models and financial policy.

Abstract:The wide gap between credit spreads and expected default losses is what we call the credit spread puzzle. A new explanation is the difficulty of diversifying credit risk. Based on VAR model and IRF analysis, this paper analyzes the dynamic correlations among credit spreads of corporate bonds of different maturities, and testifies the difficulty of diversification. It is implied that it is almost impossible to diversify the credit risk even the corporate bond portfolio is very large. Other credit risk elusion methods should be considered. Especially at present, the corporate bonds are all AAA-rated, whichi ncreasest hed ifficultyo fd iversification.

Abstract:What drives short-term credit spreads: credit risk, liquidity risk, or both? We investigate this issue using the structural approach to credit risk modeling and a novel data set of secondary market transaction prices for Chinese commercial papers (CPs). In particular, we propose and test a structural model with jump risk and exogenous market illiquidity under which the predicted yield spreads can be decomposed into a credit component and a liquidity component. We find that credit risk and, especially liquidity risk, are important determinants of short-term yield spreads. Our model-based decomposition results show that, on average, credit risk and market liquidity account for about 25% and 52% of CP yield spreads, respectively. For comparison, we also examine the drivers of the US CP yield spreads using security-level data. We find that credit risk accounts for a small fraction of the observed yield spreads but liquidity contributes a much greater proportion.

Abstract:This paper reexamines determinants of changes in the corporate bond yield spread, using transaction-based data on prices of US corporate bonds from the Trade Reporting and Compliance Engine (TRACE) over the period 2002-2009. We identify a new liquidity measure that has a significant and robust power in explaining corporate bond spread changes and more importantly that outperforms the existing corporate bond liquidity measures. We also show that once credit risk is controlled for, the explanatory power of liquidity is actually reduced in the crisis period, especially for financial firms. On the other hand, we find that the impact of credit risk variables increases substantially for both industrial and financial firms in the periods of crisis. Still, credit risk and liquidity variables together can explain only 35-40% of credit spread changes. As such, the puzzle documented by Collin-Dufresne, Goldstein, and Martin (2001) is still a puzzle.

Abstract:Using an aggregate credit spread index, we find that it has substantial predictive power for corporate bond returns over short and long horizons. The return predictability is economically and statistically significant and robust to various controls. The credit spread index and its components have more predictive power for bond returns than conventional default and term spreads. When decomposing the credit spread index into investment- and speculative-grade components, the latter has more predictive power for future bond returns. The source of the index’s predictive power is from its ability to forecast future economic conditions.

Theoretical and Practical Research in Economic Fields

Abstract:This paper proposes a parsimonious credit spread estimation model for valuation of corporate bonds in data-scarce markets. We emphasize the importance of incorporating the risk-free rate directly into credit spread determination. Our model aligns with established literature and demonstrates the ability to capture the observed influence of risk-free rates on credit spreads across economies. We posit that models omitting the risk-free rate component may underestimate credit spreads, particularly impactful in emerging markets with elevated default probabilities and high risk-free rates. Finally, we discuss practical applications of the model, including exchange rate premium calculations, policy analysis, and negative yield spread analysis.

Abstract:The notion of a credit spread curve is fundamental in fixed income investing, but in practice it is not `given' and needs to be constructed from bond prices either for a particular issuer, or for a sector rating-by-rating. Rather than attempting to fit spreads -- and as we discuss here, the Z-spread is unsuitable -- we fit parametrised survival curves. By deriving a valuation formula for a risky bond, we explain and avoid the problem that bonds with a high dollar price trade at a higher yield or spread than those with low dollar price (at the same maturity point), even though they do not necessarily offer better value. In fact, a concise treatment of this effect is elusive, and much of the academic literature on risky bond pricing, including a well-known paper by Duffie and Singleton (1997), is fundamentally incorrect. We then proceed to show how to calculate carry, rolldown and relative value for bonds/CDS. Also, once curve construction has been programmed and automated we can run it historically and assess the way a curve has moved over time. This provides the necessary grounding for econometric and arbitrage-free models of curve dynamics, which will be pursued in later work, as well as assessing how the perceived relative value of a particular instrument varies over time.

The puzzle of Carbon Allowance spread

Abstract:A growing number of contributions in the literature have identified a puzzle in the European carbon allowance (EUA) market. Specifically, a persistent cost-of-carry spread (C-spread) over the risk-free rate has been observed. We are the first to explain the anomalous C-spread with the credit spread of the corporates involved in the emission trading scheme. We obtain statistical evidence that the C-spread is cointegrated with both this credit spread and the risk-free interest rate. This finding has a relevant policy implication: the most effective solution to solve the market anomaly is including the EUA in the list of European Central Bank eligible collateral for refinancing operations. This change in the ECB monetary policy operations would greatly benefit the carbon market and the EU green transition.

Abstract:We study a structural model that allows us to examine how credit spreads are affected by the interaction of macroeconomic conditions and firm characteristics. Unlike most other structural models, our model explicitly incorporates equilibrium macroeconomic dynamics and models a firm's cash flow as primitive processes. Corporate securities are priced as contingent claims written on cash flows. Default occurs when the firm's cash flow cannot cover the interest payments and the recovery rate is dependent on the economic condition at default. Our model produces the following predictions: (i) credit spread is mostly negatively correlated with interest rate; (ii) credit spread yield curves are upward sloping for low-grade bonds; (iii) firm characteristics have significant effects on credit spreads and these effects also vary with economic conditions. These predictions are consistent with the available empirical evidence and generate implications for further empirical investigation.
Commonality in Credit Spread Changes: Dealer Inventory and Intermediary Distress

Abstract:Two intermediary-based factors - a broad financial distress measure and a dealer corporate bond inventory measure - explain about 50% of the puzzling common variation of credit spread changes beyond canonical structural factors. A simple model, in which intermediaries facing margin constraints absorb supply of assets from customers, accounts for the documented explanatory power and delivers further implications with empirical support. First, whereas bond sorts on margin-related variables (credit rating and leverage) produce monotonic patterns in loadings on intermediary factors, non-margin-related sorts produce no pattern. Second, dealer inventory co-moves with corporate-credit assets only, whereas intermediary distress co-moves even with non-corporate-credit assets. Third, dealers' inventory increases, and bond prices decline, in response to instrumented bond sales by institutional investors, using severe downgrades (fallen angels'') and disaster-related insurance losses as IVs.

Abstract:In this paper, we study the interplay between sovereign risk and global financial risk. We show that a substantial portion of the comovement among sovereign spreads is accounted for by changes in global financial risk. We construct bond-level sovereign spreads for dollar-denominated bonds issued by over 50 countries from 1995 to 2020 and use various indicators to measure global financial risk. Through panel regressions and local projection analysis, we find that an increase in global financial risk causes a large and persistent widening of sovereign bond spreads. These effects are strongest when measuring global risk using the excess bond premium – a measure of the risk-bearing capacity of U.S. financial intermediaries. Abstract:PurposeCredit spread change is a key issue for investors to earn the excess return from corporate bonds. Generally, there are two kinds of different effects that support the changing of credit spread: asset allocation effect and credit risk change effect. The existing literature based on US data supports credit spread change is driven by credit risk change; however, this issue based on Chinese market data has not been investigated clearly. This paper seeks to address this issue.Design/methodology/approachThe authors adopt Markov regime switching model to investigate the changing mode of the credit spread in the Chinese bond market. They select three kinds of variables: the credit risk variables, the asset allocation variables and the liquidity condition variables. With ML estimators, the authors can find the changing mode and further they study the relationship between the regime switching and some observed variables, such as macro economy variables and turnover of stock market.FindingsThe authors find it is driven by asset allocation effect in most time and by credit risk change only in shorter period. Empirical results show that the switching of dominance from one effect to another isn't closely related with macro‐economy variables, but related with the turnover of stock market.Practical implicationsThese results indicate that in China the credit risk of corporate bonds is relatively low and the corporate bonds are still auxiliary asset for investors.Originality/valueIn this paper, the authors have the following two contributions: first, they discuss the asset allocation effect in the Chinese bond market and introduce the stock market variables and bank credit variable to describe the asset allocation effect; second, based on Chinese bond market data, they find different findings from the existing literature about US and European bond markets, showing that the changing of credit spread is mostly related with asset allocation effect but not credit risk change.
THE MARKET PRICE OF CREDIT RISK: an Empirical Analysis of Interest Rate Swap Spreads

Abstract:This paper studies the market price of credit risk incorporated into one of the most important credit spreads in the financial markets: interest rate swap spreads. Our approach consists of jointly modeling the swap and Treasury term structures using a general five-factor affine credit framework and estimating the parameters by maximum likelihood. We solve for the implied special financing rate for Treasury bonds and find that the liquidity component of on-the-run bond prices can be significant. We also find that credit premia in swap spreads are positive on average. These premia, however, vary significantly over time and were actually negative for much of the 1990s.

Abstract:This study empirically examines the impact of the interaction between market and default risk on corporate credit spreads. Using credit default swap (CDS) spreads, we find that average credit spreads decrease in GDP growth rate, but increase in GDP growth volatility and jump risk in the equity market. At the market level, investor sentiment is the most important determinant of credit spreads. At the firm level, credit spreads generally rise with cash flow volatility and beta, with the effect of cash flow beta varying with market conditions. We identify implied volatility as the most significant determinant of default risk among firm-level characteristics. Overall, a major portion of individual credit spreads is accounted for by firm-level determinants of default risk, while macroeconomic variables are directly responsible for a lesser portion. 2009 Elsevier B.V. Abstract:An analysis of the Japanese credit market in 2004 between banks and quoted firms is done in this paper using the tools of the networks theory. It can be pointed out that: (i) a backbone of the credit channel emerges, where some links play a crucial role. (ii) Big banks favor long-term contracts. The “minimal spanning trees” (iii) disclose a highly hierarchical backbone, where the central positions are occupied by the largest banks, and (iv) a strong geographical characterization is emphasized, while (v) the clusters of firms do not have specific common properties. Moreover, (vi) while larger firms have multiple lending stakes, (vii) the demand for credit (long vs. short term debt and multi-credit lines) of firms with similar sizes is very heterogeneous.
