Abstract:This paper develops a novel technique that allows us to characterize the optimal biased generalized lottery contest. In our baseline setting, we search for the optimal multiplicative biases for asymmetric Tullock contests — i.e., the weights placed on contestants' effort entries in the contest success function. Asymmetric Tullock contests, in general, have no closed-form solutions, which nullifies the usual implicit programming approach. We propose an alternative approach that allows us to circumvent this difficulty and characterize the optimum toward a wide array of objectives without solving for the equilibrium explicitly. The results of optimization exercises yield novel implications on the strategic nature of the contest game and its optimal design. In particular, we show that the conventional wisdom of leveling the playing field does not generally hold. Further, we relax restrictions on the functional forms, allow for enriched design space, and address more general objective functions. We show that our approach applies flexibly in a wide array of contexts and generates broad implications.

Abstract:In this paper, we analyze the role of negative prizes in contest design with a fixed budget, risk-neutral contestants, and independent private abilities. The effort-maximizing prize allocation rule features a threshold. When the highest effort is above the threshold, all contestants with lower efforts receive negative prizes. These negative prizes are used to augment the prize to the contestant with the highest effort, which better incentivizes contestants with higher abilities. When no contestant's effort exceeds the threshold, all contestants equally split the initial budget (or a portion of it) to ensure their participation. We find that allowing negative prizes can increase the expected total effort dramatically. In particular, if no bound is imposed on negative prizes, the expected total effort can be arbitrarily close to the highest possible effort inducible when all contestants have the maximum ability with certainty. The above contest is shown to be the optimal mechanism for a more general class of mechanisms.

Abstract:This paper studies a multi-prize imperfectly discriminatory contest with symmetric risk-averse contestants. Adopting a multi-winner nested Tullock contest model, we first establish the existence and uniqueness of a symmetric pure-strategy equilibrium under plausible conditions. We then investigate the optimal prize allocation in the contest. Our analysis provides a formal account of the incentive effects triggered by a variation in the prevailing prize structure when contestants are risk averse. We demonstrate that contestants' incentive subtly depends not only on the degree of a contestant's risk aversion but also that of his prudence. The former affects the marginal benefit of effort, while the latter affects the marginal cost. We derive sufficient conditions under which a single-(multi-)prize contest would be optimal when the contest designer aims to maximize total effort. We also discuss in depth the roles played by risk aversion and prudence in optimal prize allocation.

Abstract:The generalized multiple-prize nested lottery contest framework has been broadly applied to model noisy competitions that award prizes to multiple recipients. Assuming homogeneous and risk-neutral players, previous studies have typically solved for the symmetric strategy profile that satisfies the first-order condition as the equilibrium solution to the game. The literature has yet to formally establish equilibrium existence because of a technical challenge caused by the presence of multiple prizes. The associated payoff structure dismisses the key property of contests as aggregative games and nullifies the usual approach for equilibrium analysis. We develop an alternative approach to ascertain the property of players' payoff functions without assuming homogeneous and/or risk-neutral players, which enables us to establish equilibrium existence. We then consider a setting that allows for incomplete information and develop an indirect approach to establish equilibrium existence of the Bayesian contest game.

Abstract:With a fixed prize budget, to increase total effort, we design a two-stage lottery contest where heterogeneous agents face the prospect of promotion and the threat of demotion from one stage to the next. We develop two competing theoretical models to generate predictions about behavior: (i) the standard economic model and (ii) a behavioral model where agents derive non-monetary utility from winning. The experimental results provide strong support for the use of promotion and demotion in contests when abilities are homogeneous, however, they do not provide strong support for the use of promotion and demotion in contests when ability differences are large. Our experimental results are consistent with the predictions made by the behavioral model.

We consider all possible mechanisms that allocate prizes and punishments (negative prizes) across the contestants. We find that an optimal contest mechanism does not exist. Nevertheless, the utmost total efforts (i.e. highest efforts inducible when all contestants are of the highest possible ability) can almost be achieved by mechanisms involving exploding punishments. When there is a bound on the punishment (i.e. K), an optimal contest mechanism exists and can be implemented by a modified all-pay auction with a minimum bid and a single prize consisting of the entire prize budget augmented by an entry fee of K from each participant; when no one bids, all participants share a nonnegative prize equally. Abstract:This paper studies a multi-player lottery contest in which heterogeneous contestants exhibit reference-dependent loss aversion à la Kőszegi and Rabin, 2006, Kőszegi and Rabin, 2007. We verify the existence and uniqueness of pure-strategy choice-acclimating personal Nash equilibrium (CPNE) under moderate loss aversion and fully characterize the equilibrium. The equilibrium sharply contrasts with that in the two-player risk-neutral symmetric case. Loss aversion can lead contestants' individual efforts to change nonmonotonically, while the total effort strictly decreases. Further, it always leads to a more elitist distributional outcome, in the sense that a smaller set of contestants remain active in the competition and stronger contestants' equilibrium winning probabilities increase. We demonstrate that loss aversion generates a fundamentally different decision problem than risk aversion and develop a rationale that explains the contrasting predictions from the two frameworks. Finally, our results are robust under the alternative equilibrium concept of preferred personal Nash equilibrium (PPNE).

Abstract:Competitive situations resembling contests are ubiquitous in modern economic landscape. In a contest, economic agents expend costly effort to vie for limited prizes, and they are rewarded for “getting ahead” of their opponents instead of their absolute performance metrics. Many social, economic, and business phenomena exemplify such competitive schemes, ranging from college admissions, political campaigns, advertising, and organizational hierarchies, to warfare. The economics literature has long recognized contest/tournament as a convenient and efficient incentive scheme to remedy the moral hazard problem, especially when the production process is subject to random perturbation or the measurement of input/output is imprecise or costly. An enormous amount of scholarly effort has been devoted to developing tractable theoretical models, unveiling the fundamentals of the strategic interactions that underlie such competitions, and exploring the optimal design of contest rules. This voluminous literature has enriched basic contest/tournament models by introducing different variations to the modeling, such as dynamic structure, incomplete and asymmetric information, multi-battle confrontations, sorting and entry, endogenous prize allocation, competitions in groups, contestants with alternative risk attitude, among other things.

Abstract:We investigate a two-stage competitive model involving multiple contests. In this model, each contest designer chooses two participants from a pool of candidate contestants and determines the biases. Contestants strategically distribute their efforts across various contests within their budget. We first show the existence of a pure strategy Nash equilibrium (PNE) for the contestants, and propose a polynomial-time algorithm to compute an $\epsilon$-approximate PNE. In the scenario where designers simultaneously decide the participants and biases, the subgame perfect equilibrium (SPE) may not exist. Nonetheless, when designers' decisions are made in two substages, the existence of SPE is established. In the scenario where designers can hold multiple contests, we show that the SPE exists under mild conditions and can be computed efficiently.

Abstract:We develop a model of contests on networks. Each player is connected to a set of contests and exerts a single effort to increase the probability of winning each contest to which she is connected. We explore how behavior is shaped by the pattern of interactions and characterize the networks that tend to induce greater effort; in particular, we show that the complete bipartite network is the unique structure that maximizes aggregate player effort. We also obtain a new exclusion result—akin to the Exclusion Principle of Baye et al. (Am Econ Rev 83(1):289-294, 1993)—which holds under the lottery CSF, and contrasts prior work in contests. Finally, new insight into uniqueness of equilibrium for network contest games is provided. Our framework has a broad range of applications, including research and development, advertising, and research funding.

Abstract:This paper studies a variant of the contest model introduced in Seel and Strack [J. Econom. Theory 148 (2013) 2033–2048]. In the Seel–Strack contest, each agent or contestant privately observes a Brownian motion, absorbed at zero, and chooses when to stop it. The winner of the contest is the agent who stops at the highest value. The model assumes that all the processes start from a common value $x_{0}>0$ and the symmetric Nash equilibrium is for each agent to utilise a stopping rule which yields a randomised value for the stopped process. In the two-player contest, this randomised value has a uniform distribution on $[0,2x_{0}]$. In this paper, we consider a variant of the problem whereby the starting values of the Brownian motions are independent, nonnegative random variables that have a common law $\mu$. We consider a two-player contest and prove the existence and uniqueness of a symmetric Nash equilibrium for the problem. The solution is that each agent should aim for the target law $\nu$, where $\nu$ is greater than or equal to $\mu$ in convex order; $\nu$ has an atom at zero of the same size as any atom of $\mu$ at zero, and otherwise is atom free; on $(0,\infty)$ $\nu$ has a decreasing density; and the density of $\nu$ only decreases at points where the convex order constraint is binding.

A generalized lottery contest typically yields no closed‐form equilibrium solutions, which nullifies the usual implicit programming approach to optimal contest design and limits analysis to restricted settings. We propose an alternative approach that allows us to circumvent this difficulty and characterize the optimum in a general setting under a wide array of objective functions without solving for the equilibrium explicitly. Our technique applies to a broad array of contest design problems, and the analysis it enables generates novel insights into incentive provisions in contests and their optimal design. What Drives Demand for State-Run Lotteries? Evidence and Welfare Implications

Abstract:Abstract We use natural experiments embedded in state-run lotteries and a new nationally representative survey to provide reduced-form and structural estimates of risk preferences and behavioural biases in lottery demand, and to explore the implications for optimal lottery design. We find that sales respond more to the expected value of the jackpot than to price but are unresponsive to variation in the second prize—a pattern that is consistent with probability weighting but is inconsistent with standard parameterizations. In the survey, we find that lottery spending decreases modestly with income and is strongly associated with measures of innumeracy, poor statistical reasoning, and other proxies for behavioural bias, which also decline with income. Regression predictions suggest that Americans would spend 43% less on lotteries if they were unbiased, while the remaining lottery demand is due to other factors such as anticipatory utility or entertainment value. We use these empirical moments to estimate a model of socially optimal lottery design. In the model, current multi-state lottery designs increase welfare but may harm heavy spenders.

Abstract:This paper provides a general study of a contest modeled as a multiplayer incomplete‐information, all‐pay auction with sequential entry. The contest consists of multiple periods. Players arrive and exert efforts sequentially to compete for a prize. They observe the efforts made by their earlier opponents, but not those of their contemporaneous or future rivals. We establish the existence and uniqueness of a symmetric perfect Bayesian equilibrium (PBE) and fully characterize the equilibrium. Based on the equilibrium result, we show that a later mover always secures a larger ex ante expected payoff. Further, we endogenize the timing of moves and show that all players choose to move in the last period in the unique equilibrium that survives iterated elimination of strictly dominated strategies (IESDS).

Abstract:While lottery is common in social life both in China and elsewhere from ancient time up to now,it is seldom found in statutory framework.Being an alternative to solution of problems concerning distribution of resources and interests,where all substantial criteria have been exhausted or no substantial criterion works or exists,drawing lots can be introduced as a procedural arrangement into the regime of law,which is one of the reasons why in recent years China has introduced lottery into her relevant laws and judicial interpretations.Thus,lottery may be properly transformed into economic law while we are establishing its procedural institutions.

Abstract:We study an all-pay contest where players with low abilities are filtered prior to the round of competing for prizes. These are often practiced due to limited resources or to enhance the competitiveness of the contest. We consider a setting where the designer admits a certain number of top players into the contest. The players admitted into the contest update their beliefs about their opponents based on the signal that their abilities are among the top. We find that their posterior beliefs, even with IID priors, are correlated and depend on players' private abilities, representing a unique feature of this game. We explicitly characterize the symmetric and unique Bayesian equilibrium strategy. We find that each admitted player's equilibrium effort is in general not monotone with the number of admitted players. Despite this non-monotonicity, surprisingly, all players exert their highest efforts when all players are admitted. This result holds generally -- it is true under any ranking-based prize structure, ability distribution, and cost function. We also discuss a two-stage extension where players with top first-stage efforts can proceed to the second stage competing for prizes.
