Illegitimacy Recovery: the Role of Strategic Networking

Abstract:How can a firm recover its institutional legitimacy after being lost? This paper develops a devaluation model of illegitimacy, and differentiates firms' illegitimacy in both regulatory and social contexts. We argue that a firm's different network ties (e.g., political and media ties) serve as an important communication platform for the illegitimate firm to communicate with different arbiters, and thus alter the ways that these arbiters react to them. Specifically, political ties help the illegitimate firm communicate with regulatory arbiters, while media ties help it communicate with social arbiters. We argue that if network ties are applied within their own domain, they will help weaken the negative effects of illegitimate behaviors in that domain. However, if network ties are applied across domains, arbiters in a different domain may react differently to these network ties. The analyses of legitimacy damage events among listed firms in China during 2001 and 2010 largely support our thesis.
