Abstract:This article examines how a U.S. debt default might occur, how it could be avoided, its potential consequences if not avoided, and how those consequences could be mitigated. To that end, the article differentiates defaults caused by insolvency from defaults caused by illiquidity. The latter, which are potentiated by rollover risk (the risk that the government will be temporarily unable to borrow sufficient funds to repay its maturing debt), are not only plausible but have occurred in the past. Moreover, the ongoing controversy over the federal debt ceiling and the rise of the shadow-banking system make these types of defaults even more likely today. The article also examines how a U.S. debt default could be avoided, discussing steps — including monetizing debt and printing money to pay maturing debt — that the government could take to facilitate debt repayment, as well as limits on the government’s ability to avoid defaulting. The article then examines the consequences of a U.S. debt default, demonstrating that even a temporary default caused by illiquidity would have severe economic and systemic consequences, significantly raising the cost of borrowing and causing securities markets to plummet. Such a default would also raise a host of legal issues, including constitutional questions of first impression under the Fourteenth Amendment. Finally, the article explores how the negative consequences of a default might be mitigated, potentially through a debt restructuring or even a possible IMF bailout.

Abstract:We examine the impact of COVID-19 on the federal budget outlook. We find substantial but temporary effects on spending and revenues, with more moderate but permanent effects on the long-term projections. We project that the debt-to-GDP ratio, currently 98%, will rise to 190% in 2050 under current law, compared to a CBO pre-COVID projection of 180%. Sharply lower interest rates projected for the next dozen years help moderate future debt accumulation. Under a "current policy" projection that allows temporary tax provisions-such as those in the Tax Cut and Jobs Act of 2017-to be made permanent, the debt-to-GDP ratio would rise to 222% by 2050 and would continuing rising thereafter. The long-term projections are sensitive to interest rates. We discuss several aspects of these results, including how the current episode compares to past debt changes, the role of historically low interest rates, and the role of recent Federal Reserve Board policies and actions. Because of the macro-stabilization effects of fiscal tightening, and because low interest rates create "breathing room" for fiscal policy, we do not see the large, short-run debt accumulation resulting from the current pandemic as necessitating any immediate offsetting response. But the long-term projections show that significant fiscal imbalances remain and will eventually require attention.

Abstract:Despite the economic growth in 1987 and 1988, there are three issues of concern: the strength of consumer spending, the risk of accelerating inflation, and the federal budget deficit. The history of recent consumer spending is reviewed, and the recommendation made that if the recent "binge" of 1987-1988 has caused the economy to overshoot its production capacity, monetary and fiscal policies should be adjusted to rein in the spending. Regarding inflation, despite projected productivity gains, the economy seems to be heading for a 4.5%-5.0% core rate of inflation, a rate that can surge to 1970s-like levels with any substantial bad news. The observation is made that no major sustained cut in financing costs will occur until U.S. fiscal policy is changed. Regarding the deficit, voters cannot seek more services without either higher taxes or higher interest rates; growth alone will not cure the federal deficit. The distinction between good and bad types of debt is made and the history and causes of the $ 2 trillion increase in federal debt between fiscal years 1980 and 1988 is reviewed. Corporate debt and the recent corporate acquisitions and leveraged buyouts are analyzed. Public policy considerations arise primarily from the need to limit the system risks imposed by the scale of the buyout mania and to insure fair treatment of current debt holders of target corporations. Greater regulation of pension investments may be necessary, and widespread use of change-of-ownership clauses in bonds would be productive.

Abstract:This paper investigates how the cost of public debt shapes fiscal policy and its effect on the economy. Using U.S. historical data, I show that when servicing the debt creates a fiscal burden, the government responds to spending shocks by limiting debt issuance. As a result, the initial shock triggers only a limited increase in public spending in the short run, and even leads to spending reversal in the long run. Under these conditions, fiscal policy loses its ability to stimulate economic activity. This outcome arises as the fiscal authority limits its own ability to borrow to ensure public debt sustainability. These findings are robust to several identification and estimation strategies.

Abstract:Since the onset of the Great Recession, austerity has become more common at the national and local levels throughout the OECD. As states pass expenditure responsibilities down to the local level, this causes a shift toward mandatory spending at the local level which may undermine discretionary spending for social and physical infrastructure. We use Census of Government Finance data from 2012 for all county areas in the continental US to model the expenditure gap between current operations and capital investment, and show how this crowd out affects growth. Our structural equation models find fiscal decentralization has direct negative effects on local growth and indirect negative effects on growth by increasing the local current-capital expenditure gap. This local expenditure gap is larger where decentralization of spending responsibility is higher and state aid is lower, especially in places with greater need (poverty, older infrastructure, and rural areas). In contrast to the theoretical claims of fiscal efficiency, we find fiscal decentralization may be undermining local economic growth by increasing the gap between local current and capital expenditure. We argue that fiscal federalism (decentralization) is “broken” in the US because states have structural incentives to shift fiscal responsibility downward to local government, and local governments face increased social and economic need, especially since the Great Recession.

Abstract:In times of economic crisis, academics, policy-makers, and pundits often debate the correct level and best use of government debt. This paper argues structural political and economic factors grant core economies more fiscal space than peripheral economies. While the federal governments of the US, Germany, and other core economies may easily issue and sell debt in private markets, smaller economies, both municipalities within countries, and countries in the global periphery, are more vulnerable to demand fluctuations. All economies may benefit from explicit commitments by monetary authorities to resume their historic roles as governments' banks, especially during crises. By highlighting present political constraints, monetary structures, and market factors that may inhibit governments' successful placement of bonds, this paper deepens present debate about the potential feasibility of functional finance to facilitate fiscal activity, even in unprecedented times.

Abstract:Onset of the coronavirus disease 2019 pandemic produced a fiscal shock of almost unprecedented scale and suddenness. Procedurally, the exigencies of responding to such crises make a mockery of the apparatus of normal budgeting. Standard near-term constraints and targets for fiscal choice lose utility as guides for budgeters; extraordinary procedures are invoked. Assessing the initial fiscal response reveals the extraordinary role the federal government plays during such a period as ultimate guarantor of the economy and social order. The federal government has constitutional responsibility and, under duress, is the only set of institutions with the capacity to play this role. Federal responses to ordinary emergencies generally assess their contribution to relief and recovery. In an extraordinary emergency such as the pandemic, responses may be assessed for their contributions to two additional policy objectives: readiness and resilience. An event of this magnitude also offers an opportunity to reconsider the aims of fiscal policies and whether the terms for measuring and judging policy outcomes are appropriate for such a period. The standard budget baseline lacks a component for the average multiyear cost of the federal government's exercise of its role as societal guarantor. The standard metric for judging fiscal policy—public debt as a percent of gross domestic product—is problematic as a fiscal policy target. An alternative would capture changes in public sector net worth, highlighting the net fiscal and economic benefit or cost of any policy to borrow in order to invest in long-term policy objectives.

Abstract:The traditional view is that China uses the foreign exchange income earned from the trade surplus to purchase U.S. treasury bonds, which provides financing for U.S. government expenditures and maintains the sustainability of U.S. public debt. Based on the modern monetary theory, this paper analyzes this phenomenon and believes that China’s trade surplus cannot finance US government expenditures. U.S. debt issuance can exert interest rate stabilization effect, exchange rate stabilization effect, currency issuance effect and innovation “crowding-out” effect, but it has no financing effect. Therefore, this paper puts forward some policy suggestions, such as increasing the central government expenditure and the issuance of treasury bonds, and implementing the reform of floating exchange rate system, in order to increase the monetary sovereignty of our country and give full play to the government’s role in promoting domestic economic innovation.

Abstract:Based on the fiscal and economic data of the United States from 1962 to 2022, this paper first studies and analyzes the long-term equilibrium relationship and short-term fluctuation relationship among the three variables of the U.S. federal government debt, the federal government fiscal surplus (deficit), and the U.S. economic growth through the vector error correction model (VECM), then it makes a judgment of the historical performance of the federal government's fiscal sustainability by using the financial sustainability conditions that derived from present value budget constraints, and at last, it infers the medium- and long-term sustainability of federal debt in the future through the trend forecast of federal government's debt-to-GDP ratio under the different relative interest rate levels of the federal debt. The results indicate that, based on historical data, the fiscal sustainability of the federal government has shown positive performance. In the short term, federal finances remain sustainable, but the medium- to long-term sustainability would depend on the relative interest rate levels of the future federal government debt. However, considering the current environmental factors comprehensively, the medium- to long-term fiscal situation of the United States appears less optimistic. The subpar performance of fiscal discipline by the federal government and the political governance dysfunction caused by partisan conflicts makes it increasingly difficult to effectively control fiscal deficits. The debt financing model of "borrowing new debt to repay the old" is unsustainable in the long run. The United States is clearly entering a rising interest rate cycle, and the likelihood of continued increase in relative interest rates for U.S. Treasury bonds is higher. This raises concerns about the future medium- to long-term sustainability of U.S. Treasury bonds.

Abstract:We ask how fiscal deficits are financed in environments with two key features: (i) nominal rigidity, and (ii) a violation of Ricardian equivalence due to finite lives or liquidity constraints. In such environments, deficits can contribute to their own financing through two channels: a boom in real economic activity, which expands the tax base; and a surge in inflation, which erodes the real value of nominal government debt. Our main theoretical result establishes that this mechanism becomes more potent as fiscal adjustment is delayed, leading to full self‐financing in the limit: if the monetary authority does not lean too heavily against the fiscal stimulus, then the government can run a deficit today, refrain from tax hikes or spending cuts in the future, and still see its debt converge back to its initial level. We further demonstrate that a significant degree of self‐financing is achievable when the theory is disciplined by empirical evidence on marginal propensities to consume, nominal rigidities, the monetary policy reaction, and the speed of fiscal adjustment.
