Abstract:In order to fit changes in financial markets, portfolio managers often need to revise an existing portfolio. This article analyzes the portfolio adjusting problem with new added assets. We propose a possibilistic portfolio adjusting model with transaction costs and bounded constraints on holdings of assets, which can be transformed into a linear programming problem. Both the lower bounds on holdings and the total investment constraints influence the optimal portfolio adjusting strategies. Furthermore, a numerical example of a portfolio adjusting problem is given to illustrate our proposed effective approaches. The numerical results show the case that investors do not need to invest total capital and to hold all assets in the portfolio for some required return levels.

Abstract:A constant weight asset allocation is a popular investment strategy and is optimal under a suitable continuous model. We study the tracking error for the target continuous rebalancing strategy by a feasible discrete-in-time rebalancing under a general multi-dimensional Brownian semimartingale model of asset prices. In a high-frequency asymptotic framework, we derive an asymptotically efficient sequence of simple predictable strategies.

Abstract:A constant rebalanced portfolio is an asset allocation algorithm which keeps the same distribution of wealth among a set of assets along a period of time. Recently, there has been work on on-line portfolio selection algorithms which are competitive with the best constant rebalanced portfolio determined in hindsight. By their nature, these algorithms employ the assumption that high returns can be achieved using a fixed asset allocation strategy. However, stock markets are far from being stationary and in many cases the wealth achieved by a constant rebalanced portfolio is much smaller than the wealth achieved by an ad-hoc investment strategy that adapts to changes in the market. In this paper we present an efficient Bayesian portfolio selection algorithm that is able to track a changing market. We also describe a simple extension of the algorithm for the case of a general transaction cost, including the transactions cost models recently investigated by Blum and kalai. We provide a simple analysis of the competitiveness of the algorithm and check its performance on real stock data from the New York Stock Exchange accumulated during a 22-year period.

Abstract:Sophisticated predetermined ratios are used to allocate portfolio asset weights to strike a good trade-off between profitability and risk in trading. Rebalancing these weights due to market fluctuations without incurring excessive transaction costs and tracking errors is a vital financial engineering problem. Rebalancing strategies can be modeled by discretely enumerating portfolio weights to form a grid space and then optimized via the Bellman equation. Discretization errors are reduced by increasing the grid resolution at the cost of increased computational time. To minimize errors with constrained computational resources (e.g., grid nodes), we vary the grid resolution according to the probability distribution of asset weights. Specifically, a grid space is first divided into several areas, and each area's probability is estimated. Then, the discretization error's upper bound is minimized by inserting an adequate number of grid nodes determined by Lagrange multipliers in a non-uniform fashion. In experiments, the proposed multiresolution rebalancing outperforms traditional uniform-resolution rebalancing and popular benchmark strategies such as the periodic, tolerance-band, and buy-and-hold strategies.

Abstract:Abstract. We consider the portfolio problem in continuous-time where the objective of the investor or money manager is to exceed the performance of a given stochastic benchmark, as is often the case in institutional money management. The benchmark is driven by a stochastic process that need not be perfectly correlated with the investment opportunities, and so the market is in a sense incomplete. We first solve a variety of investment problems related to the achievement of goals: for example, we find the portfolio strategy that maximizes the probability that the return of the investor's portfolio beats the return of the benchmark by a given percentage without ever going below it by another predetermined percentage. We also consider objectives related to the minimization of the expected time until the investor beats the benchmark. We show that there are two cases to consider, depending upon the relative favorability of the benchmark to the investment opportunity the investor faces. The problem of maximizing the expected discounted reward of outperforming the benchmark, as well as minimizing the discounted penalty paid upon being outperformed by the benchmark is also discussed. We then solve a more standard expected utility maximization problem which allows new connections to be made between some specific utility functions and the nonstandard goal problems treated here.

Abstract:The sometimes vast gap between live results and paper portfolio performance is caused in part by trading costs, discontinuous trading, and missed trades or other frictions, along with asset management fees. Smart beta and factor strategies are not exempt from this sort of "implementation shortfall." This paper provides new evidence on the efficacy of prioritizing transactions so as to focus portfolio turnover on the trades that offer the strongest signals and hence the highest potential performance impact. Rebalancing filters of this sort can capture much of the factor premia for a long-only paper portfolio while cutting turnover and trading costs relative to a fully rebalanced portfolio.

Cover's Rebalancing Option With Discrete Hindsight Optimization

Abstract:We study T. Cover's rebalancing option (Ordentlich and Cover 1998) under discrete hindsight optimization in continuous time. The payoff in question is equal to the final wealth that would have accrued to a $\$1$ deposit into the best of some finite set of (perhaps levered) rebalancing rules determined in hindsight. A rebalancing rule (or fixed-fraction betting scheme) amounts to fixing an asset allocation (i.e. $200\%$ stocks and $-100\%$ bonds) and then continuously executing rebalancing trades to counteract allocation drift. Restricting the hindsight optimization to a small number of rebalancing rules (i.e. 2) has some advantages over the pioneering approach taken by Cover $\&$ Company in their brilliant theory of universal portfolios (1986, 1991, 1996, 1998), where one's on-line trading performance is benchmarked relative to the final wealth of the best unlevered rebalancing rule of any kind in hindsight. Our approach lets practitioners express an a priori view that one of the favored asset allocations ("bets") $b\in\{b_1,...,b_n\}$ will turn out to have performed spectacularly well in hindsight. In limiting our robustness to some discrete set of asset allocations (rather than all possible asset allocations) we reduce the price of the rebalancing option and guarantee to achieve a correspondingly higher percentage of the hindsight-optimized wealth at the end of the planning period. A practitioner who lives to delta-hedge this variant of Cover's rebalancing option through several decades is guaranteed to see the day that his realized compound-annual capital growth rate is very close to that of the best $b_i$ in hindsight. Hence the point of the rock-bottom option price.

Abstract:There is a widespread perception that it is optimal to keep portfolio weights constant over time, and that the optimal rebalancing frequency is just a question of the transaction cost. This is not generally true. We show that buy-and-hold is not stochastically dominated by any constant allocation strategy. Thus, there are some risk averters, including those requiring a minimal subsistence level, who are better-off with a buy-and-hold strategy when returns are i.i.d, even when rebalancing is free. Perhaps surprisingly, the longer the investment horizon, the larger the set of investors who prefer buy-and-hold over constant allocation.

Abstract:This paper describes multi-portfolio `internal' rebalancing processes used in the finance industry. Instead of trading with the market to `externally' rebalance, these internal processes detail how portfolio managers buy and sell between their portfolios to rebalance. We give an overview of currently used internal rebalancing processes, including one known as the `banker' process and another known as the `linear' process. We prove the banker process disadvantages the nominated banker portfolio in volatile markets, while the linear process may advantage or disadvantage portfolios. We describe an alternative process that uses the concept of `market-invariance'. We give analytic solutions for small cases, while in general show that the $n$-portfolio solution and its corresponding `market-invariant' algorithm solve a system of nonlinear polynomial equations. It turns out this algorithm is a rediscovery of the RAS algorithm (also called the `iterative proportional fitting procedure') for biproportional matrices. We show that this process is more equitable than the banker and linear processes, and demonstrate this with empirical results. The market-invariant process has already been implemented by industry due to the significance of these results.

Abstract:Managing investment portfolios is an old and well know problem in multiple fields including financial mathematics and financial engineering as well as econometrics and econophysics. Multiple different concepts and theories were used so far to describe methods of handling with financial assets, including differential equations, stochastic calculus and advanced statistics. In this paper, using a set of tools from the probability theory, various strategies of building financial portfolios are analysed in different market conditions. A special attention is given to several realisations of a so called balanced portfolio, which is rooted in the natural "buy-low-sell-high" principle. Results show that there is no universal strategy, because they perform differently in different circumstances (e.g. for varying transaction costs). Moreover, the planned time of investment may also have a significant impact on the profitability of certain strategies. All methods have been tested with both simulated trajectories and real data from the Polish stock market.

Abstract:This paper considers a sparse portfolio rebalancing problem in which rebalancing portfolios with minimum number of assets are sought. This problem is motivated by the need to understand whether the initial portfolio is worthwhile to adjust or not, inducing sparsity on the selected rebalancing portfolio to reduce transaction costs TCs, out-of-sample performance and small changes in portfolio. We propose a sparse portfolio rebalancing model by adding an l1 penalty item into the objective function of a general portfolio rebalancing model. In this way, the model is sparse with low TCs and can decide whether and which assets to adjust based on inverse optimization. Numerical tests on four typical data sets show that the optimal adjustment given by the proposed sparse portfolio rebalancing model has the advantage of sparsity and better out-of-sample performance than the general portfolio rebalancing model.

Abstract:We revisit the portfolio allocation problem with designated risk-budget. We generalize the problem of arbitrary risk budgets with unequal correlations to one that includes return forecasts and transaction costs while keeping the no-shorting constraint. We offer a convex second order cone formulation that scales well with the number of assets and explore solutions to problem variants - on equity-bond asset allocation problems as well as formulating portfolios using index constituents from the NASDAQ100 index, illustrating the benefits of this approach.

Super-Replication of the Best Pairs Trade in Hindsight

Abstract:This paper derives a robust on-line equity trading algorithm that achieves the greatest possible percentage of the final wealth of the best pairs rebalancing rule in hindsight. A pairs rebalancing rule chooses some pair of stocks in the market and then perpetually executes rebalancing trades so as to maintain a target fraction of wealth in each of the two. After each discrete market fluctuation, a pairs rebalancing rule will sell a precise amount of the outperforming stock and put the proceeds into the underperforming stock. Under typical conditions, in hindsight one can find pairs rebalancing rules that would have spectacularly beaten the market. Our trading strategy, which extends Ordentlich and Cover's (1998) "max-min universal portfolio," guarantees to achieve an acceptable percentage of the hindsight-optimized wealth, a percentage which tends to zero at a slow (polynomial) rate. This means that on a long enough investment horizon, the trader can enforce a compound-annual growth rate that is arbitrarily close to that of the best pairs rebalancing rule in hindsight. The strategy will "beat the market asymptotically" if there turns out to exist a pairs rebalancing rule that grows capital at a higher asymptotic rate than the market index. The advantages of our algorithm over the Ordentlich and Cover (1998) strategy are twofold. First, their strategy is impossible to compute in practice. Second, in considering the more modest benchmark (instead of the best all-stock rebalancing rule in hindsight), we reduce the "cost of universality" and achieve a higher learning rate.

Continuous-time Portfolio Optimization for Absolute Return Funds

Abstract:This paper investigates a continuous-time portfolio optimization problem with the following features: (i) a no-short selling constraint; (ii) a leverage constraint, that is, an upper limit for the sum of portfolio weights; and (iii) a performance criterion based on the lower mean square error between the investor's wealth and a predetermined target wealth level. Since the target level is defined by a deterministic function independent of market indices, it corresponds to the criterion of absolute return funds. The model is formulated using the stochastic control framework with explicit boundary conditions. The corresponding Hamilton-Jacobi-Bellman equation is solved numerically using the kernel-based collocation method. However, a straightforward implementation does not offer a stable and acceptable investment strategy; thus, some techniques to address this shortcoming are proposed. By applying the proposed methodology, two numerical results are obtained: one uses artificial data, and the other uses empirical data from Japanese organizations. There are two implications from the first result: how to stabilize the numerical solution, and a technique to circumvent the plummeting achievement rate close to the terminal time. The second result implies that leverage is inevitable to achieve the target level in the setting discussed in this paper.

Abstract:In July 2023, Nasdaq announced a `Special Rebalance' of the Nasdaq-100 index to reduce the index weights of its large constituents. A rebalance as suggested currently by Nasdaq index methodology may have several undesirable effects. These effects can be avoided by a different, but simple rebalancing strategy. Such rebalancing is easily computable and guarantees (a) that the maximum overall index weight does not increase through the rebalancing and (b) that the order of index weights is preserved.

Abstract:Asset allocation is an investment strategy that aims to balance risk and reward by constantly redistributing the portfolio's assets according to certain goals, risk tolerance, and investment horizon. Unfortunately, there is no simple formula that can find the right allocation for every individual. As a result, investors may use different asset allocations' strategy to try to fulfil their financial objectives. In this work, we conduct an extensive benchmark study to determine the efficacy and reliability of a number of optimization techniques. In particular, we focus on traditional approaches based on Modern Portfolio Theory, and on machine-learning approaches based on deep reinforcement learning. We assess the model's performance under different market tendency, i.e., both bullish and bearish markets. For reproducibility, we provide the code implementation code in this repository.

Abstract:The paper provides a mathematical model and a tool for the focused investing strategy as advocated by Buffett, Munger, and others from this investment community. The approach presented here assumes that the investor's role is to think about probabilities of different outcomes for a set of businesses. Based on these assumptions, the tool calculates the optimal allocation of capital for each of the investment candidates. The model is based on a generalized Kelly Criterion with options to provide constraints that ensure: no shorting, limited use of leverage, providing a maximum limit to the risk of permanent loss of capital, and maximum individual allocation. The software is applied to an example portfolio from which certain observations about excessive diversification are obtained. In addition, the software is made available for public use.

Abstract:Strategic portfolios are asset combinations designed to achieve investor objectives. A unique feature of these investments is that portfolios must be rebalanced periodically to maintain the initially established structure. This paper introduces a methodology to estimate the probability of not exceeding a specific profitability target with this type of portfolio to determine if this kind of build portfolio makes obtaining certain profitability targets easy. Portfolios with a specific distribution of fixed-income and equity securities were randomly replicated and their performance was studied over different time horizons. Daily data from 2004 to 2021 was used. Since the sum of all asset weights invariably equals the unit, the original data were transformed using the compositional data methodology. With these transformed data, the probabilities were estimated for each analyzed portfolio. The study also performed a sensitivity analysis of the estimated probabilities, modifying the weight of specific assets in the portfolio.

Abstract:Members of defined contribution (DC) pension plans must take on additional responsibilities for their investments, compared to participants in defined benefit (DB) pension plans. The transition from DB to DC plans means that more employees are faced with these responsibilities. We explore the extent to which DC plan members can follow financial strategies that have a high chance of resulting in a retirement scenario that is fairly close to that provided by DB plans. Retirees in DC plans typically must fund spending from accumulated savings. This leads to the risk of depleting these savings, that is, portfolio depletion risk. We analyze the management of this risk through life cycle optimal dynamic asset allocation, including the accumulation and decumulation phases. We pose the asset allocation strategy as an optimal stochastic control problem. Several objective functions are tested and compared. We focus on the risk of portfolio depletion at the terminal date, using such measures as conditional value at risk (CVAR) and probability of ruin. A secondary consideration is the median terminal portfolio value. The control problem is solved using a Hamilton-Jacobi-Bellman formulation, based on a parametric model of the financial market. Monte Carlo simulations that use the optimal controls are presented to evaluate the performance metrics. These simulations are based on both the parametric model and bootstrap resampling of 91 years of historical data. The resampling tests suggest that target-based approaches that seek to establish a safety margin of wealth at the end of the decumulation period appear to be superior to strategies that directly attempt to minimize risk measures such as the probability of portfolio depletion or CVAR. The target-based approaches result in a reasonably close approximation to the retirement spending available in a DB plan. There is a small risk of depleting the retiree's funds, but there is also a good chance of accumulating a buffer that can be used to manage unplanned longevity risk or left as a bequest.

Abstract:Individual investors are now massively using online brokers to trade stocks with convenient interfaces and low fees, albeit losing the advice and personalization traditionally provided by full-service brokers. We frame the problem faced by online brokers of replicating this level of service in a low-cost and automated manner for a very large number of users. Because of the care required in recommending financial products, we focus on a risk-management approach tailored to each user's portfolio and risk profile. We show that our hybrid approach, based on Modern Portfolio Theory and Collaborative Filtering, provides a sound and effective solution. The method is applicable to stocks as well as other financial assets, and can be easily combined with various financial forecasting models. We validate our proposal by comparing it with several baselines in a domain expert-based study.
