Abstract:We study household credit responses to Hurricane Harvey using new, geographically granular data on credit cards, mortgages, and flooding. Estimates from a differences-in-differences design that exploits the flooding gradient show that affected households only borrow at low-interest rates, often using promotional (zero interest) cards and that they quickly pay down balances. We also document that take-up of forbearance (borrowing by missing mortgage payments without penalty) increases with flooding. These results are attenuated in floodplains, particularly in structures subject by code to physical hardening. Our results indicate that credit acts as a substitute for the lack of physical hardening.

Abstract:This study investigates the capitalization of climate shocks in commercial real estate owned and operated by professional investors. We focus on Hurricanes Harvey and Sandy to quantify the price impacts of climate shocks on commercial buildings in Texas and New York. We find clear evidence of a decline in transaction prices in hurricane‐damaged areas after the hurricanes made landfall, compared to unaffected areas. We also observe that the "new news" about climate risk is significantly priced in both states—assets in locations outside the FEMA floodplain (with a lower prior perception of flood risk) that were inundated by the hurricanes experienced larger price discounts, indicating that actual flooding updates investors' perception of flood risk. Moreover, we find that the hurricane discount is more pronounced among buyers with more transaction experience. The transaction price discount also increases with higher climate change beliefs in the local market and among investors. Our findings underline the role of information provision and environmental awareness in the materialization of climate risks' impact on commercial real estate values.

Abstract:Using the Credit Risk Transfers (CRTs) issued by Fannie Mae and Freddie Mac, we study how, absent government intervention, mortgage markets would price hurricane risk. Currently, such risk is priced equally across locations even if it is location‐specific. We hand collect a novel and detailed database to exploit CRTs' heterogeneous exposure to Hurricanes Harvey and Irma. Using a diff‐in‐diff specification, we estimate the reaction of private investors to hurricane risk. We use the previous results to calibrate a model of mortgage lending. We simulate hurricane frequencies and mortgage default probabilities in each US county to derive the market price of mortgage credit risk, that is, the implied guarantee fees (g‐fees). Market‐implied g‐fees in counties most exposed to hurricanes would be 70% higher than inland counties.

Abstract:A local credit shock, induced by hurricane Katrina, propagated through banks’ internal networks to produce real and credit markets’ effects in distant regions. Driven by abnormal mortgage and housing demand in Katrina-hit areas, financially constrained multi-market banks reallocated resources towards the damaged areas leading to a credit tightening in the undamaged local markets. Depending on their housing supply elasticity, local housing markets in the undamaged regions responded to this credit disruption with a mix of housing prices and housing supply declines. These spillovers depended on undamaged markets’ financial linkages to disaster areas. In the undamaged regions, community banks, being local and unexposed to disaster areas, partially insulated their markets from these spillovers.

Abstract:This study examines whether and how economic shocks from natural disasters propagate through supply chains to regions not directly hit by disasters. Although such propagation has been studied, less attention has been paid to heterogeneity across network characteristics of firms. Focusing on the impacts of a hurricane and using firm‐level data for major firms in the world that include supply‐chain ties among them, we find evidence of the intra‐national propagation of the shock in the United States. Our results further suggest that both input specificity and network density are important determinants of the level of propagation.

Abstract:I provide new evidence about the information content of weather shocks in the US coastal states, based on substantial hurricane impacts, with a quasi-experimental research design that matches counties by risk, size, and income. I examine if hurricanes represent “new news” in counties with no prior hurricanes and if expectations updating is reflected in population and house price growth. I develop a measure reflecting homeowners’ flood risk expectation based on flood insurance deductible data, which assumes that higher deductibles reveal lower flood expectations. I find that population growth declines more in counties without previous hurricanes and that this is driven by areas with lower flood-risk priors, consistent with updating when the hurricane is more likely to be “new news”. This is supported by within-county evidence that directly controls for hurricane losses and residents’ priors. I find that information updating actually increases house price growth in impacted counties with no previous hurricanes.

Abstract:I study house price dynamics following Hurricane Sandy to explain the common puzzling finding of a price drop followed by a complete price recovery. Applying a quasi‐experimental difference‐in‐differences research design on Zillow parcel‐level sales data combined with Federal Emergency Management Agency data on damaged structures, I show that the extent of direct damages drives the decline in house prices. The extent of remodeling expenditures, as estimated from building permits, is found to be responsible for causing the return of prices to pre‐storm levels. Comparing flood insurance take‐up rates in the affected and non‐affected areas within floodplains and similarly for outside floodplains, I find no revision in perceived risk in the floodplain. In contrast, there has been an increase in flood insurance take‐up rates in affected areas outside of floodplains after the hurricane.

Abstract:This study investigates the effect of flash floods on local economic activity in Central America and the Caribbean. I measure these rarely analyzed floods by constructing a high-resolution, physically based index of flash flood occurrence from satellite data and connect these to changes in local night light emissions. After accounting for tropical cyclone activity, flash floods have a delayed, short-term negative effect on economic activity. In countries with a low to medium human development index (HDI), the average negative effect can be up to in the following months. Countries with higher HDI appear more resilient and are only marginally affected. Also, flash floods exhibit a minor positive spatial spillover in low to medium HDI countries, besides their more substantial local negative effect. Due to their high frequency, flash floods have a detrimental effect on local economic growth in developing countries that will likely be exacerbated by climate change. (JEL )

How Banks are Impacted by and Mediate the Economic Consequences of Natural Disasters and Climate Shocks: A Review

Abstract:Natural hazard shocks (such as natural disasters, extreme weather events, and climate shocks) have significant negative consequences for real economic activity. The banking sector can mitigate (or exacerbate) some of these consequences. This paper reviews the recent empirical literature on how banks are affected by such shocks, and how banks mediate the economic consequences to households and the real economy. After conceptualizing the theoretical transmission channels between the real economy and the banking sector, the review proceeds in two steps. First, it synthesises the existing literature on the direct effects of natural hazard shocks on bank stability, bank profitability, and credit supply. Then, the critical role of banking in economic recovery is analysed, including research on spillovers into unaffected regions through the banking system. Negative direct effects of natural hazard shocks on banks can be significant but are often transitory. Banking systems in less developed countries appear more vulnerable and are less able to maintain credit supply under adverse conditions. Banks that are better capitalised and that have incentives to support affected economies contribute to economic resilience. The review identifies several avenues for future research and highlights specific features and trade-offs relevant to policymakers interested in enabling the banking system to contribute to sustained economic development in the face of worsening physical climate risks.

Abstract:Climate change is expected to increase the frequency and intensity of natural hazards such as hurricanes. With a severe shortage of affordable housing in the United States, renters may be uniquely vulnerable to disaster-related housing disruptions due to increased hazard exposure, physical vulnerability of structures, and socioeconomic disadvantage. In this work, we construct a panel dataset consisting of housing, socioeconomic, and hurricane disaster data from counties in 19 states across the East and Gulf Coasts of the United States from 2009 to 2018 to investigate how the frequency and intensity of a hurricane correspond to changes in median rent and housing affordability (the interaction between rent prices and income) over time. Using a two-stage least square random-effects regression model, we find that more intense prior-year hurricanes correspond to increases in median rents via declines in housing availability. The relationship between hurricanes and rent affordability is more complex, though the occurrence of a hurricane in a given year or the previous year reduces affordable rental housing, especially for counties with higher percentages of renters and people of color. Our results highlight the multiple challenges that renters are likely to face following a hurricane, and we emphasize that disaster recovery in short- and medium-term should focus on providing safe, stable, and affordable rental housing assistance.

Abstract:Natural disasters can cause physical damage and provide information about flood risk. We find that the prices of one to three family homes in New York City hit by high storm surges during Hurricane Sandy dropped by 16% and remained 12% lower than pre‐storm levels 6 years after the storm. Effects were concentrated in areas outside of pre‐existing flood zones, where risks were less salient, and they were more persistent in lower income areas. Finally, flooding may have changed neighborhood demographic trends, as post‐Sandy homebuyers in hard‐hit areas had lower incomes and were less likely to be white.

Mortgage Securitization Dynamics in the Aftermath of Natural Disasters: A Reply

Abstract:Climate change poses new risks for real estate assets. Given that the majority of home buyers use a loan to pay for their homes and the majority of these loans are purchased by the Government Sponsored Enterprises (GSEs), it is important to understand how rising natural disaster risk affects the mortgage finance market. The climate securitization hypothesis (CSH) posits that, in the aftermath of natural disasters, lenders strategically react to the GSEs conforming loan securitization rules that create incentives that foster both moral hazard and adverse selection effects. The climate risks bundled into GSE mortgage-backed securities emerge because of the complex securitization chain that creates weak monitoring and screening incentives. We survey the recent theoretical literature and empirical literature exploring screening incentive effects. Using regression discontinuity methods, we test key hypotheses presented in the securitization literature with a focus on securitization dynamics immediately after major hurricanes. Our evidence supports the CSH. We address the data construction issues posed by LaCour-Little et. al. and show that their concerns do not affect our main results. Under the current rules of the game, climate risks exacerbates the established lemons problem commonly found in loan securitization markets.

Abstract:With climate change increasing the frequency and intensity of natural disasters, what should central banks do in response to these catastrophic events? Looking at IMF reports for 34 disaster‐years, which occurred in 16 disaster‐prone countries from 1999 to 2017, reveals lack of any systematic approach adopted by monetary authorities in response to climate shocks. Using a small‐open‐economy New‐Keynesian model with disaster shocks, we show that consistent with textbook theory, inflation targeting remains the welfare‐optimal regime. Therefore, the best strategy for monetary authorities is to resist the impulse of accommodating in response to catastrophic natural disasters, and focus on price stability.

The Local Economic Impact of Natural Disasters

Abstract:We use county panel data to study the dynamic responses of local economies after natural disasters in the U.S. Specifically, we estimate disaster impulse response functions for personal income per capita and a broad range of other economic outcomes, using a panel version of the local projections estimator. In contrast to some recent cross-country studies, we find that disasters increase total and per capita personal income over the longer-run (as of 8 years out). The effect is driven initially largely by a temporary employment boost and in the longer run by an increase in average weekly wages. We then assess the heterogeneity of disaster impacts across several dimensions. We find that the longer-run increase in income per capita rises with disaster severity, as measured by monetary damages. Hurricanes, tornados, and fires yield longer run increases in income, while floods do not. The longer run increase in income tends to rise with recent disaster experience and is absent for counties with no recent experience. Finally, a spatial spillover analysis suggests that, while over the short- to medium-run, the regional and local impacts of disasters on personal income are similar, over the longer run the net regional effect may be negative, in contrast to the positive local effect.

Abstract:Natural disasters such as hurricanes, floods, heatwaves, and wildfires are projected to become more prevalent in the foreseeable future. Climate risk is, therefore, increasingly recognized as an important factor by policy makers, the investment community, and financial markets. Due to the immobility of assets, the commercial real estate industry is especially vulnerable to climate risk, and there is an increasing interest to understand the impact of climate risk on the value of commercial real estate. For commercial real estate lenders, changes in collateral value are only of partial importance. The ability of borrowers to meet their payment obligations is equally, if not more important. By combining historical data on two major climate‐related disasters—Hurricanes Harvey and Sandy—with longitudinal information on commercial mortgage performance, this paper identifies the impact of climate risks on mortgage delinquency rates for commercial real estate mortgages. The results show that both Harvey and Sandy led to elevated levels of commercial mortgage delinquency, with significant heterogeneity based on the extent of damage in the Census block group. Information provided through FEMA 100‐year floodplain maps partially mitigates the effects, an indication that lenders incorporate flood risk information in the underwriting process. An analysis of potential mechanisms indicates a decrease in property income during the 2‐year period following the event for Hurricane Harvey, but no evidence of income effects for Sandy.

Abstract:We show that unexpectedly severe winter weather, which is arguably exogenous to firm and bank fundamentals, represents a significant cash flow shock for the average bank-borrowing firm. Firms respond to such shocks by increasing credit line use, but do not significantly adjust cash reserves, non-cash working capital, or real activities. The increased credit line use occurs within one calendar quarter of the cash flow shock and is accompanied by an increase in credit line size, for all but the most distressed borrowers. These results highlight the role of banks in mitigating transitory cash flow shocks to firms.

Abstract:We exploit the 2007 private label securitization (PLS) freeze as a quasi‐experiment to study the impact of a negative credit supply shock on home purchases and borrowing behavior. Using a difference‐in‐differences estimator, we show that a negative supply shock to first‐lien mortgages has little impact on the volume of purchases financed with a mortgage, but significantly reduces the average first‐lien loan balance. Much of this reduction in loan balances is the result of increased bunching at the conforming loan limit that is achieved through a combination of greater second mortgage utilization and larger downpayments. Importantly, we find significant heterogeneity in the response to the mortgage supply shock across borrower characteristics and house price levels. Home purchase volume does decline after the shock for less creditworthy borrowers and in expensive locations. The reduction in first‐lien balances is fairly uniform across borrower types, however, the effect is slightly more acute in less expensive areas. Our results suggest that financial market frictions (e.g., downnpayment constraints, imperfect credit) play an important role in determining how credit supply shocks impact housing purchases and borrowing behavior.

Abstract:Policymakers have put forward proposals to ensure that banks do not underestimate long-term risks from climate change. To examine how lenders account for extreme weather, we compare matched repeat mortgage and property transactions around a severe flood event in England in 2013-14. First, lender valuations do not "mark-to-market" against local price declines. As a result valuations are biased upwards. Second, lenders do not offset this valuation bias by adjusting interest rates or loan amounts. Third, borrowers with low credit risk self-select into high flood risk areas. Overall, these results suggest that lenders do not track closely the impact of extreme weather ex-post, and that public flood insurance programs subsidize high income households in some areas.

Abstract:Public Finance Review, Ahead of Print. The paper investigates the fiscal impact of natural disasters in the U.S. states. The focus is on state spending, state revenues, and federal transfers for the period from 1970 to 2015. Results show that a broad definition based on dollar damages from all emergency events and major disasters has a small effect on state-level fiscal conditions, which stands in contrast to prior studies. On the other hand, a narrower definition based on the occurrence of major disasters is associated with increased spending and transfers alongside spending effects that grow with disaster severity.

Abstract:This study examines the earthquakes' effects on households' risk-taking. Using the China Household Finance Survey data, local earthquakes are found to have negative, significant and short-term effects on risk-taking, which is measured by the probability of households' participation in risky financial assets markets and the holding ratio. The possible channels are that earthquakes reduce people's risk-taking by reinforcing their concerns about financial risks and future uncertainties. Besides, the study hypothetically discusses and empirically excludes investor sentiment explanations. In addition, earthquakes' effects are more pronounced among households with higher wealth and income, and households with female, well-educated heads. Moreover, further discussions about households' risk management regarding natural hazards are presented accordingly.
