Abstract:This paper investigates the causes and the consequences of the FTX digital currency exchange's failure in November 2022. Analysing on-chain data, we report that FTX heavily relied on leveraging and misusing its native token, FTT, and we show how this behaviour exacerbated the company's fragile financial situation. To gain further insights into the downfall, we employ state-of-the-art network science instruments to model the evolutionary dependency structures of 199 cryptocurrencies on an hourly basis, and we investigate tick-by-tick public trades at the time of the events. We identify the collapse of the Terra-Luna ecosystem as the pivotal event that triggered a significant decrease in the exchange's liquidity. Results suggest that the crash was actively accelerated by Binance tweets causing a systemic reaction in the cryptocurrency market. Finally, identifying the actors who mostly benefited from the FTX's collapse and highlighting a generalised trend toward centralisation in the crypto space, we emphasise the importance of genuinely decentralised finance for a transparent, future digital economy.

Abstract:Does the collapse of an exchange-issued digital token spread contagion across cryptocurrency markets? And, if so, how do markets behave when traders can buy and sell assets on the exchange that issued the token but not withdraw their funds? We examine contagion effects across major digital assets during the collapse of the FTX exchange and its token, FTT. Specifically, we use a BEKK model to examine market reactions to a series of damaging revelations and the collapse of FTT across an approximately one-week period in early November 2022, on FTX, Binance, and other major crypto exchanges. We find evidence of contagion across crypto exchanges. We also examine the price action on FTX and Binance when nearly all withdrawals at FTX were prohibited. We find substantial deviations from the market price for major assets at FTX, indicating a flight to quality and attempts to exit the exchange. The implications for traders, exchanges, and policymakers are discussed.

Abstract:This paper investigates the cryptocurrency network of the FTX exchange during the collapse of its native token, FTT, to understand how network structures adapt to significant financial disruptions, by exploiting vertex centrality measures. Using proprietary data on the transactional relationships between various cryptocurrencies, we construct the filtered correlation matrix to identify the most significant relations in the FTX and Binance markets. By using suitable centrality measures - closeness and information centrality - we assess network stability during FTX's bankruptcy. The findings document the appropriateness of such vertex centralities in understanding the resilience and vulnerabilities of financial networks. By tracking the changes in centrality values before and during the FTX crisis, this study provides useful insights into the structural dynamics of the cryptocurrency market. Results reveal how different cryptocurrencies experienced shifts in their network roles due to the crisis. Moreover, our findings highlight the interconnectedness of cryptocurrency markets and how the failure of a single entity can lead to widespread repercussions that destabilize other nodes of the network.

Abstract:The sudden collapse of FTX, the second-largest crypto-exchange, alerts that centralized cryptocurrency exchanges can function as unregulated crypto-banks with custody of clients' assets. We build a crypto-run model highlighting that the fragility of crypto-exchange arises from the self-collateralness --- FTX invests its clients' funds into the self-issued tokens FTT whose value depends on the performance of the exchange. Our model analysis suggests a new strategic complementarity: clients' withdrawal requests dampened the exchange's growth expectation, crashed the exchange-issued token price, caused an insolvency crisis, and further triggered more fund withdrawals. Unlike a bank-run model, withdrawal suspension cannot combat a crypto-run, and enhancing the custody of clients' funds is imperative to avert such crises in the future.

Abstract:This paper investigates the price discovery relationships between FTT Token, issued by the cryptocurrency exchange FTX, and a set of assets and liabilities held by FTX amid a period of catastrophic financial decline by applying novel information flow measurement techniques. Results indicate that during key phases associated with the collapse of FTX, FTT Token had an informational lead over multiple assets, including cryptocurrencies such as Ethereum. Furthermore, we identify significant interactions between the FTT Token and both Robinhood shares and the token Serum, raising concerns about the direct influence of permissionless, technically valueless tokens on other assets and the potential challenges to market stability and investor protection. Our findings underscore the need for stronger policy-making, regulatory, and ethical considerations in cryptocurrency markets.

Abstract:This study examines the intraday volatility connectedness between the FTT token and the major cryptocurrencies (altcoins and stablecoins) surrounding the FTX bankruptcy. Intraday hourly volatility time series are estimated by using a mcGARCH model and then applied to provide network connectedness measures via the TVP-VAR model. Our results suggest that FTX's bankruptcy has increased the overall intraday volatility in the crypto markets. Surprisingly, we reveal that stablecoins are the most affected tokens after the FTX collapse. FTT plays a key role as the main net contributor to the system (confirmed by several robustness tests), whereas USD Coin is shown to be a net receiver from the system. The application of the results to active portfolio management remains to be investigated.

Abstract:The paper reflects on the consequences of the bankruptcy of the FTX exchange in the context of cryptocurrency volatility, as for the legal anchoring of cryptocurrencies in terms of de lege lata and de lege ferenda, especially in the context of the need for agile proactive state response to criminal activities connected to the use of cryptocurrencies. The nature of cryptocurrencies predisposes the commission of criminal activities related to crypto predominantly in the online space, resonating with the necessity to increase transparency and control of cryptocurrency transactions. The anonymity of coins and the limited ability to track them gives them a clear technological advantage over the efforts of law enforcement bodies to map them or check them by regulatory authorities. The subject of the empirical part of the paper is the analysis of a case study of a regulatory offense committed by a selected service provider in the field of performing exchange activities in the Slovak Republic.

Abstract:An impressive series of scandals and market crashes, including FTX, Celsius and Voyager, have shown the weaknesses of crypto-economy’s market infrastructures. Crypto-trading platforms have become dominant financial institutions, acting as trading venues, broker-dealers, and lenders at the same time. This Article conducts a conceptual, and empirical analysis of crypto-trading platforms and their activities, identifies and documents the causes of this concentration of functions, and illustrates how such concentration poses risks to both investors and the financial system. Therefore, this Article proposes regulating crypto-trading platforms as exchanges, limiting the perimeter of their activities.This Article examines the transformation of trading venues, from public stock exchanges to fragmented private marketplaces. It contextualizes the rise of crypto-trading platforms as part of this phenomenon and compares them with both public stock-exchanges as well as broker-dealers and alternative trading systems (ATS) managing private trading venues. Through a theoretical and empirical analysis focusing on crypto-trading platforms’ activities, this Article demonstrates that these market infrastructures have shifted towards a full-service business model for the crypto-economy, changing the traditional market structure. They act as intermediaries, issuing their own stablecoins, offering custodial services, accepting deposits, issuing loans, and distributing risky financial instruments. This creates unprecedented conflicts of interest and systemic risks that have not been previously associated with market infrastructures in traditional finance.The current business model of crypto-trading platforms and the resulting market structure emerging in the crypto-economy have profound implications for financial law and policy. This Article suggests strengthening international cooperation to prevent regulatory fragmentation of crypto-trading platforms, and regulating them as exchanges rather than broker-dealers. This approach would limit the number of services they can provide, and would lead to a shift in their business model. It would also contribute to enhancing investor protection while reducing systemic risks and effectively addressing the challenges presented by technology-driven financial capitalism.

Abstract:On February 2014, $650.000.000 worth of Bitcoins disappeared. Currently it is unclear whether hackers or MtGox, the largest Bitcoin exchange, are to be blamed. In either case, the anonymous and unregulated nature of the Bitcoin system makes it practically impossible for innocent victims to get their money back. We have investigated the technical possibilities, solutions and implications of introducing a regulatory framework based on redlisting Bitcoin accounts. Despite numerous proposals, the Bitcoin community has voiced a strong opinion against any form of regulation. However, most of the discussions were based on speculations rather than facts. We strive to contribute a scientific foundation to these discussions and illuminate the path to crypto-justice.
Of Degens and Defrauders: Using Open-Source Investigative Tools to Investigate Decentralized Finance Frauds and Money Laundering

Abstract:Fraud across the decentralized finance (DeFi) ecosystem is growing, with victims losing billions to DeFi scams every year. However, there is a disconnect between the reported value of these scams and associated legal prosecutions. We use open-source investigative tools to (1) investigate potential frauds involving Ethereum tokens using on-chain data and token smart contract analysis, and (2) investigate the ways proceeds from these scams were subsequently laundered. The analysis enabled us to (1) uncover transaction-based evidence of several rug pull and pump-and-dump schemes, and (2) identify their perpetrators' money laundering tactics and cash-out methods. The rug pulls were less sophisticated than anticipated, money laundering techniques were also rudimentary and many funds ended up at centralized exchanges. This study demonstrates how open-source investigative tools can extract transaction-based evidence that could be used in a court of law to prosecute DeFi frauds. Additionally, we investigate how these funds are subsequently laundered.

Abstract:We analyze the token transfer network on Ethereum, focusing on accounts associated with Alameda Research, a cryptocurrency trading firm implicated in the misuse of FTX customer funds. Using a multi-token network representation, we examine node centralities and the network backbone to identify critical accounts, tokens, and activity groups. The temporal evolution of Alameda accounts reveals shifts in token accumulation and distribution patterns leading up to its bankruptcy in November 2022. Through network analysis, our work offers insights into the activities and dynamics that shape the DeFi ecosystem.

Abstract:This study examines the downfall of Iron Finance's algorithmic stablecoin in June 2021 and draws parallels with the Terra–Luna (UST) collapse in May 2022. Using transaction-level blockchain data, we dissect the events leading to Iron Finance's failure, unveiling algorithmic stablecoins’ inherent vulnerabilities. We highlight the disproportionate impact on retail investors, a pattern also mirrored in UST, where confidence erosion led to a similar destabilizing ‘bank run.’ Our analysis contributes to the broader understanding of the fragility of DeFi ecosystems and sheds light on the risks of adopting permissionless blockchains and algorithmic stablecoins as payment infrastructures and forms of digital money.

Abstract:Algorithmic trading is well studied in traditional financial markets. However, it has received less attention in centralized cryptocurrency exchanges. The Commodity Futures Trading Commission (CFTC) attributed the $2010$ flash crash, one of the most turbulent periods in the history of financial markets that saw the Dow Jones Industrial Average lose $9\%$ of its value within minutes, to automated order "spoofing" algorithms. In this paper, we build a set of methodologies to characterize and empirically measure different algorithmic trading strategies in Binance, a large centralized cryptocurrency exchange, using a complete data set of historical trades. We find that a sub-strategy of triangular arbitrage is widespread, where bots convert between two coins through an intermediary coin, and obtain a favorable exchange rate compared to the direct one. We measure the profitability of this strategy, characterize its risks, and outline two strategies that algorithmic trading bots use to mitigate their losses. We find that this strategy yields an exchange ratio that is $0.144\%$, or $14.4$ basis points (bps) better than the direct exchange ratio. $2.71\%$ of all trades on Binance are attributable to this strategy.

Abstract:In this study, we examine major cryptocurrencies, present notable fraud cases, describe fraud risks, and analyze cryptocurrency financial performance. People debate whether cryptocurrency is an investment opportunity, the new Dutch Tulip Bubble, or a giant Ponzi scheme. There have been a number of high-profile fraud cases associated with cryptocurrencies, such as the FTX scandal in late 2022, thereby making fraud a real concern to current and potential future investors. Regarding financial performance, cryptocurrencies experienced a major collapse in value in the most recent period of the study, about three times worse than the major stock market indices. While in prior periods, cryptocurrencies have significantly outperformed stock market indices, recent fraud cases and the extreme volatility of cryptocurrencies indicate that investing in cryptocurrencies comes with much higher risk than traditional stock market investments. The debate over the investment potential of cryptocurrencies continues, whether they have long term value or are simply the new Dutch Tulip Bubble. The study’s findings will be useful to investors, regulators, and academic researchers regarding the cryptocurrency industry.

Abstract:Online trading has attracted millions of people around the world. In March 2021, it was reported there were 18 million accounts from just one broker. Historically, manipulation in financial markets is considered to be fraudulently influencing share, currency pairs or any other indices prices. This article introduces the idea that online trading platform technical issues can be considered as brokers manipulation to control traders profit and loss. More importantly it shows these technical issues are the contributing factors of the 82% risk of retail traders losing money. We identify trading platform technical issues of one of the world's leading online trading providers and calculate retail traders losses caused by these issues. To do this, we independently record each trade details using the REST API response provided by the broker. We show traders log activity files is the only way to assess any suspected profit or loss manipulation by the broker. Therefore, it is essential for any retail trader to have access to their log files. We compare our findings with broker's Trustpilot customer reviews. We illustrate how traders' profit and loss can be negatively affected by broker's platform technical issues such as not being able to close profitable trades, closing trades with delays, disappearance of trades, disappearance of profit from clients statements, profit and loss discrepancies, stop loss not being triggered, stop loss or limit order triggered too early. Although regulatory bodies try to ensure that consumers get a fair deal, these attempts are hugely insufficient in protecting retail traders. Therefore, regulatory bodies such as the FCA should take these technical issues seriously and not rely on brokers' internal investigations, because under any other circumstances, these platform manipulations would be considered as crimes and connivingly misappropriating funds.

Abstract:Bank runs are a natural phenomenon for financial institutions that issue fixed value liabilities (e.g. money) that are backed by assets with uncertain value. I analyze Iron Finance, a decentralized finance (DeFi) protocol that issues stablecoin (a token with fixed nominal exchange rate: IRON) liabilities in exchange for a basket of other tokens (including a token issued by the protocol itself: TITAN). A combination of mathematical algorithms and incentive to arbitrage is used to maintain the exchange rate peg, but a shock to the protocol sent it into a downward spiral – much like a bank run. The incentives built into the protocol to defend the peg exacerbated its unravelling, raising the challenge of how DeFi protocols can address this vulnerability while remaining decentralized.
No Questions Asked: Effects of Transparency on Stablecoin Liquidity During the Collapse of Silicon Valley Bank

Abstract:Fiat-pegged stablecoins are by nature exposed to spillover effects during market turmoil in Traditional Finance (TradFi). We observe a difference in TradFi market shocks impact between various stablecoins, in particular, USD Coin (USDC) and Tether USDT (USDT), the former with a higher reporting frequency and transparency than the latter. We investigate this, using top USDC and USDT liquidity pools in Uniswap, by adapting the Marginal Cost of Immediacy (MCI) measure to Uniswap's Automated Market Maker, and then conducting Difference-in-Differences analysis on MCI and Total Value Locked (TVL) in USD, as well as measuring liquidity concentration across different providers. Results show that the Silicon Valley Bank (SVB) event reduced USDC's TVL dominance over USDT, increased USDT's liquidity cost relative to USDC, and liquidity provision remained concentrated with pool-specific trends. These findings reveal a flight-to-safety behavior and counterintuitive effects of stablecoin transparency: USDC's frequent and detailed disclosures led to swift market reactions, while USDT's opacity and less frequent reporting provided a safety net against immediate impacts.

We conduct a multi-dimensional investigation, which includes a factual summary, analysis of user sentiment, and examination of market performance. Based on such efforts, we uncover a somewhat counterintuitive finding: the SVB collapse did not lead to the destruction of cryptocurrencies; instead, they displayed resilience.

Mapping the DeFi Crime Landscape: An Evidence-based Picture

Abstract:Decentralized finance (DeFi) has been the target of numerous profit-driven crimes, but the prevalence and cumulative impact of these crimes have not yet been assessed. This study provides a comprehensive assessment of profit-driven crimes targeting the DeFi sector. We collected data on 1153 crime events from 2017 to 2022. Of these, 1,048 were related to DeFi (the main focus of this study) and 105 to centralized finance (CeFi). The findings show that the entire cryptoasset industry has suffered a minimum loss of US$30B, with two thirds related to CeFi and one third to DeFi. Focusing on DeFi, a taxonomy was developed to clarify the similarities and differences among these crimes. All events were mapped onto the DeFi stack to assess the impacted technical layers, and the financial damages were quantified to gauge their scale. The results highlight that during an attack, a DeFi actor (an entity developing a DeFi technology) can serve as a direct target (due to technical vulnerabilities or exploitation of human risks), as a perpetrator (through malicious uses of contracts or market manipulations), or as an intermediary (by being imitated through, for example, phishing scams). The findings also show that DeFi actors are the first victims of crimes targeting the DeFi industry: 52.2% of events targeted them, primarily due to technical vulnerabilities at the protocol layer, and these events accounted for 83% of all financial damages. Alternatively, in 40.7% of events, DeFi actors were themselves malicious perpetrators, predominantly misusing contracts at the cryptoasset layer (e.g., rug pull scams). However, these events accounted for only 17% of all financial damages. The study offers a preliminary assessment of the size and scope of crime events within the DeFi sector and highlights the vulnerable position of DeFi actors in the ecosystem.

Abstract:As cryptocurrency evolved, new financial instruments, such as lending and borrowing protocols, currency exchanges, fungible and non-fungible tokens (NFT), staking and mining protocols have emerged. A financial ecosystem built on top of a blockchain is supposed to be fair and transparent for each participating actor. Yet, there are sophisticated actors who turn their domain knowledge and market inefficiencies to their strategic advantage; thus extracting value from trades not accessible to others. This situation is further exacerbated by the fact that blockchain-based markets and decentralized finance (DeFi) instruments are mostly unregulated. Though a large body of work has already studied the unfairness of different aspects of DeFi and cryptocurrency trading, the economic intricacies of non-fungible token (NFT) trades necessitate further analysis and academic scrutiny. The trading volume of NFTs has skyrocketed in recent years. A single NFT trade worth over a million US dollars, or marketplaces making billions in revenue is not uncommon nowadays. While previous research indicated the presence of wrongdoings in the NFT market, to our knowledge, we are the first to study predatory trading practices, what we call opportunistic trading, in depth. Opportunistic traders are sophisticated actors who employ automated, high-frequency NFT trading strategies, which, oftentimes, are malicious, deceptive, or, at the very least, unfair. Such attackers weaponize their advanced technical knowledge and superior understanding of DeFi protocols to disrupt trades of unsuspecting users, and collect profits from economic situations that are inaccessible to ordinary users, in a "supposedly" fair market. In this paper, we explore three such broad classes of opportunistic strategies aiming to realize three distinct trading objectives, viz., acquire, instant profit generation, and loss minimization.
