Economic Policy and the Great Depression in a Small Open Economy

Abstract:We use a standard New Keynesian model of a small open economy, extended to include a government sector, to investigate the Great Depression in Australia. A calibrated model with a fixed exchange rate regime, similar to the gold standard, does well in replicating the dynamics of output during the interwar period. We then ask to what extent shocks to the economy would have been moderated by adopting modern‐day policies. We find that if policymakers had adopted a flexible exchange rate with a Taylor rule policy that output fluctuations during the Great Depression would have been moderated by up to 25%. Changes in government fiscal policy would also have moderated output fluctuations, but by a slightly smaller amount. Overall, we find that improved policy could have reduced output fluctuations by almost 50%.

Abstract:Chapter 1 contributes to the recent debate about the importance of temporary price changes for monetary policy transmission. Although sales occur very frequently, macroeconomists often filter them out because sales are not responsive to economic shocks. Using micro data underlying CPI, I demonstrate that after sales, the price index of durables goes down gradually, and that the aggregation of sales of durable goods have a significant impact on the aggregate inflation. However, sales of nondurables -- the focus of previous studies -- do not show these results. To study the impact of sales, I then propose a two-sector menu-cost model with the feature of sales. The model is able to match the pattern of sales and moments in the micro data. By contrast, failing to account for temporary sales in a menu-cost model would increase the output effect by 73%, and the Calvo model calibrated to the frequency of regular price changes triples the output effect.Chapter 2 examines the impact of unconventional monetary policies on the stock market when the short-term nominal interest rate is stuck at the zero lower bound. Unconventional monetary policies appear to have significant effects on stock prices and the effects differ across stocks. In agreement with existing credit channel theories, I find that firms subject to financial constraints react more strongly to unconventional monetary policy shocks (especially large-scale asset purchases) than do less constrained firms. My results imply that the credit channel is as important as the interest rate channel in the transmission of unconventional monetary policies at the zero lower bound.Chapter 3 investigates the time-varying effects of monetary policy shocks on financial markets. I show that the corporate bond market is highly responsive to monetary policy shocks throughout 2000 - 2012, implying a high pass-through of policy-induced movements in Treasury yields to private yields even during the zero lower bound period. While the long-term Treasury bond market is highly sensitive to monetary policy shocks throughout almost the entire sample, the short-term Treasury bond market is severely constrained by the zero lower bound. The stock market is less responsive from 2008 to 2010, but the responsiveness bounces back rapidly in 2011.

Abstract:Macroeconomists face a severe shortage of large-scale monetary policy experiments they can use to test their theories. In rich countries like the United States or Euro Area countries, only two such experiments have occurred over the last several decades: the conversion to inflation targeting in the 1980s, initiated by the 'Volcker shock' of 1979 in the United States, and the adoption of unconventional policies – most notably Forward Guidance and Quantitative Easing – in the aftermath of the Great Financial Crisis. The New Keynesian model, the mainstream framework of analysis for short-run fluctuations and stabilization policies, has been extensively confronted with those events, with mixed success. For example, the experience of Forward Guidance has revealed its vulnerability to the 'Forward Guidance Puzzle', which appears well and alive a decade after its discovery despite a broad assault by the profession. In contrast, the transition to inflation targeting has been more lenient to the theory. The textbook explanation for the switch from monetary and macroeconomic instability in the 1970s to stability from the mid-1980s onwards, in the United States and elsewhere, is that the Taylor principle was not satisfied before the 1980s, opening the door to self-fulfilling fluctuations in aggregate demand, output and inflation. Generations of graduate students have been taught to think of the transition from the Great Inflation of the 1970s to the Great Moderation starting in the mid-1980s through the lens of the New Keynesian model with a changing Taylor rule parameter.

The Effectiveness of Monetary Policy: An Assessment

Abstract:When monetary policies are endogenous, the conventional VAR approach for detecting the e¤ect of monetary policies is powerless. This paper proposes to test the implication of monetary policies along a di¤erent dimension. That implication is to exploit the policy induced exogeneity of endogenous variables that are the source of monetary non-neutrality. We illustrate the idea by constructing a new Keynesian sticky wage model with capital accumulation and then testing the implications of optimal monetary policies for nominal wages under both complete and incomplete information. Econometric test using post war US data suggests that the nominal wage is exogenous with respect to lagged macro variables. Such exogeneity is consistent with new Keynesian models in which the monetary authority pursues active monetary policy based on information with a lag. Abstract:This paper develops a simple analytical framework to study the impact of central bank policy-rate changes on banks’ credit supply and risk-taking incentives. Unobservable expost bank monitoring of loans creates an external-financing constraint, which determines bank leverage. Unobservable, costly ex-ante screening of borrowers determines the level of bank risk-taking. More risk-taking tightens the external-financing constraint. The policy rate affects the external-financing constraint because it affects both the return on outside investors’ alternative investments and loan rates. In a low rate environment, a policy-rate cut reduces bank funding costs less because of a zero lower bound (ZLB) on retail deposit rates. Bank risk-taking is a necessary but not sufficient for a policy-rate cut to become contractionary ("reversal"). Reversal can occur even though banks’ net-interest margins increase. Credit market competition plays an important role for the interplay of monetary policy and financing stability. When banks have market power, a policy-rate cut can increase lending and still lead to risk-taking. We use our analytical framework to discuss the literature on how monetary policy affects the credit supply of banks, with special emphasis on low and negative rates.

Abstract:We explore whether the ECB’s interest rate setting behaviour changed during the financial crisis by estimating reaction functions over the period 1999–2010, allowing for a smooth transition from one set of parameters to another. The estimates show a swift change in the months following the collapse of Lehman brothers. The ECB appears to have cut rates more aggressively than expected solely on the basis of the worsening of macroeconomic conditions, consistent with the theoretical literature on optimal monetary policy in the vicinity of the zero bound.

Abstract:This paper is a study of the history of the transplant of mathematical tools using negative feedback for macroeconomic stabilization policy from 1948 to 1975 and the subsequent break of the use of control for stabilization policy which occurred from 1975 to 1993. New-classical macroeconomists selected a subset of the tools of control that favored their support of rules against discretionary stabilization policy. The Lucas critique and Kydland and Prescott's time-inconsistency were over-statements that led to the "dark ages" of the prevalence of the stabilization-policy-ineffectiveness idea. These over-statements were later revised following the success of the Taylor rule.

Abstract:In the early years of the Great Depression, many economists explained the disaster by arguing that was the result of competition having broken down and market power becoming too concentrated. This paper show how that view was eventually displaced by a view that attributed mass unemployment to a breakdown in what Roosevelt termed the financial machine which coordinated saving and investment. This offers a new perspective on the Keynesian revolution, though showing that, at least in the United States, the starting point was a view very different from the "classical" economics described in the General Theory.

Abstract:Abstract We assess the responses of output and inflation to monetary policy shocks in the context of a Bayesian, monetary structural vector autoregressive model. We allow money supply and leverage measures to enter into the interest rate policy rule and use an identification approach that is by construction devoid of any price puzzles. We provide a comprehensive comparison between monetary policy shocks under a policy regime that follows a standard Taylor rule and those that augment the standard reaction function of the central bank with measures of leverage and the money supply. We find that contractionary monetary policy is more pronounced and persistent when the reaction function of the central bank is augmented with measures of money and leverage than when the reaction function follows a typical Taylor rule. Our results support the use and inclusion of monetary aggregates in monetary policy and business cycle analysis.

Abstract:From 1975 onwards, the American Keynesian monetary economist James Tobin changed his interpretation of the Keynesian case that active stabilisation policy is sometimes needed to restore full employment, offering a new interpretation that drew on Keynes's General Theory (Chapter 19) and on Irving Fisher's 1933 debt-deflation theory of depressions to argue that wage and price flexibility could be destabilizing. Tobin's very first journal article in 1941 attributed the existence of involuntary unemployment in a Keynesian economy to money wage rigidity and money illusion, as he also did in 1947. From 1975 onwards, Tobin responded to New Classical critiques of Keynesianism by absolving Keynes from assumptions of irrational money illusion or unexplained wage rigidity, arguing instead that Keynes assumed a given money wage in the first eighteen chapters of his General Theory for simplicity of exposition and as a policy recommendation. Like Hyman Minsky and Peter Howitt, Tobin stressed the previously underappreciated Chapter 19 of The General Theory , where Keynes argued that faster adjustment of prices and money wages could be destabilising. The basis of Keynesian macroeconomics was coordination failure and instability, not irrational money illusion or an arbitrary assumption of a fixed money wage. The most important aspect of this discussion of debt-deflation and of macroeconomic instability and coordination failure came through the attention to Keynes's Chapter 19, Fisher, Minsky, and Tobin in Ben Bernanke's dissertation on the breakdown of financial intermediation in the US culminating in the 1933 Bank Holiday and in Mervyn King's 1994 European Economic Association presidential address on debt-deflation. This intellectual preparation shaped the response of Bernanke and King to the Global Financial Crisis of 2007-2009, when they placed absolute priority on preventing a debt-deflation spiral that would take the economy out of its corridor of stability. Abstract:From 2000 to 2003, when Ben Bernanke was a professor and then a Fed Governor, he wrote extensively about monetary policy at the zero bound on interest rates. He advocated aggressive stimulus policies, such as a money‐financed tax cut and an inflation target of 3%–4%. Yet, after U.S. interest rates hit zero in 2008, the Fed under Chairman Bernanke took more cautious actions. This paper asks when and why Bernanke changed his mind about zero‐bound policy. The answer, at one level, is that he was influenced by analysis from the Fed staff that was presented at the Federal Open Market Committee (FOMC) meeting of June 2003. This answer raises another question: why did the staff's views influence Bernanke so strongly? I seek answers to this question in the social psychology literature on group decision‐making. Abstract:Influence of monetary policy is ordinarily studied within Hicksian model. This, nonetheless, tolerates only the comparison of positions of static equilibrium making model inapt to analyse the path of an economy that is out of equilibrium. In a complex, dynamic economy experiencing incessant structural transformation with technical and institutional rigidities, inertia and contractual obligations, autoregressive model of adjustment mechanism must apply. This paper revealed that it might be disingenuous and cynical to view the real world using Hicksian static formulation particularly in the short run. The objective of this paper was to examine impact of monetary policy on demand for real cash balances by establishing how dynamic considerations could enter monetary economics. This paper ingeniously introduced adjustment-lagged variable in the conventional money demand function and estimated elasticity coefficient of adjustment. Regression analysis on the monetary data from 2000-2022 was conducted. The study found that money demand in Kenya responds diminutively to changes in interest rate. Estimated elasticity coefficients of adjustment revealed that in aggregate, Kenyans adjust their portfolio within a year. If central bank changes money stock, this study established that the smaller the value of interest elasticity coefficient, the greater the necessary change in rate of interest needed to accommodate such a policy. These elegant results set limits to the extent in which the volume of money in circulation could be raised in an exogenous manner at the behest of monetary policy committee. The study concluded that the less the demand for real balances vary with interest rates, the greater will be the efficacy of monetary policy. Thus, effectiveness of monetary policy is directly correlated with low interest elasticity of money demand. Violent rise in interest rate might precipitate a failure of the banking system

Abstract:The paper investigates Albert Einstein's and Irving Fisher's respective interpretations of the Great Depression as organised around the roles of technological progress in their accounts. Einstein and Fisher shared a sustained interest in the role of applied science in accounting for the economic conditions that prevailed between the late 1920s and mid-1930s, from the distinct perspectives of the natural scientist and the economist. A letter from Einstein to Fisher – the only recorded correspondence between the former and an economist on economic issues – discussed for the first time here sheds new light on their frameworks. Although Fisher stayed away from Einstein's under-consumption stance and focused on debt-deflation cycles started by technical inventions, the paper documents how Einstein incorporated deflation as part of his own argument. It is shown how Einstein's standpoint on technological unemployment had much in common with key aspects of the German treatment of under-consumption coming from Rodbertus and Luxemburg through Lederer and Neisser. During the New Deal , technological unemployment and under-consumption, as argued by Einstein, became influential, which led to Fisher's criticism.

Does Monetary Policy Matter? The Narrative Approach after 35 Years

Abstract:The narrative approach to macroeconomic identification uses qualitative sources, such as newspapers or government records, to provide information that can help establish causal relationships. This paper discusses the requirements for rigorous narrative analysis using fresh research on the impact of monetary policy as the focal application. We read the historical Minutes and Transcripts of Federal Reserve policymaking meetings to identify significant contractionary and expansionary changes in monetary policy not taken in response to current or prospective developments in real activity for the period 1946 to 2016. We find that such monetary shocks have large and significant effects on unemployment, output, and inflation in the expected directions. Analysis of available policy records suggests that a contractionary monetary shock likely occurred in 2022. Based on the empirical estimates of the effect of previous shocks, one would expect substantial negative impacts on real GDP and inflation in 2023 and 2024. (JEL E31, E52, E58, E65, N12)

Measuring the Effectiveness of US Monetary Policy during the COVID-19 Recession

Abstract:The COVID-19 recession that started in March 2020 led to an unprecedented decline in economic activity across the globe. To fight this recession, policy makers in central banks engaged in expansionary monetary policy. This paper asks whether the measures adopted by the US Federal Reserve (Fed) have been effective in boosting real activity and calming financial markets. To measure these effects at high frequencies, we propose a novel mixed frequency vector autoregressive (MF-VAR) model. This model allows us to combine weekly and monthly information within an unified framework. Our model combines a set of macroeconomic aggregates such as industrial production, unemployment rates and inflation with high frequency information from financial markets such as stock prices, interest rate spreads and weekly information on the Feds balance sheet size. The latter set of high frequency time series is used to dynamically interpolate the monthly time series to obtain weekly macroeconomic measures. We use this setup to simulate counterfactuals in absence of monetary stimulus. The results show that the monetary expansion caused higher output growth and stock market returns, more favorable long-term financing conditions and a depreciation of the US dollar compared to a no-policy benchmark scenario.

Abstract:In this paper, we present a hybrid Agent-Based Stock-Flow-Consistent (AB-SFC) model about the macroeconomic and distributional implications of central bank's decision to leave a "Low(-for-long) Interest Rate Environment" (LIRE). Our goal is to study the non-linear effects of monetary tightening when implemented under LIRE than in an alternative "Higher Interest Rate" setting (HIRE). This way, we shed light over the interaction between monetary policy, inequality, and macro-financial fragility in a financialized economy characterized by the presence of securitization and the production of complex financial products, i.e., Asset-Backed Securities (ABSs). We obtain three main findings. First, consistent with existing empirical literature, LIRE may be sources of vulnerabilities in the financial industry (i.e., lower banks' profitability and capital adequacy ratio). However, it may reduce systemic macro-financial risk by stimulating faster growth, lower unemployment and inequality records alongside with lower public and private indebtedness and lower-scale securitization. Second, central bank's decision to raise interest rates improves financial sector's performance indicators at the costs of harsh real-side consequences, i.e., permanently higher unemployment and inequality, when implemented under LIRE. Third, financialization structurally changes the functioning of the economy by feeding the creation of a debt-led economy in which monetary policy becomes less effective in its attempt of controlling inflation. Central bank's reaction in the form of a permanently tighter monetary policy stance eventually prompts a more unequal and unstable rentier-friendly economy.

Abstract:After recalling the quantitative relevance as of end-2019 of “new normal” ultra-low interest rates at world level, a brief discussion is offered of key areas of economic analysis and policy critically impacted by negative nominal interest rates. Specific reference is made to the following points. Risk modelling/measurement and the Basel risk-weighted capital framework. The operational viability of banks and insurance companies and the growth of leveraged loans. The liquidity trap revisited and the risk of illiquidity. Secular stagnation and the savings glut: the role of monetary policy. Political economy in the EA: a macro-prudential network perspective to prevent systemic risk. The case for infrastructure investment. On the basis of the arguments presented, it is argued, in the concluding remarks, that the costs of prolonged primary reliance on monetary expansion and sub-zero interest rates outweigh the benefits. A more balanced policy approach is outlined, with a view to improving the functioning of the Eurozone, enlarging the policy space, and reducing financial vulnerabilities.
Revisiting the macroeconomic effects of monetary policy shocks

Abstract:We shed new light on the effects of monetary policy shocks in the US. Gertler and Karadi (2015) suggest that movements in credit costs may result in substantial impact of monetary policy shocks on economic activity. Using the proxy SVAR framework, we show that once the Volcker disinflation period is left out and one focuses on the post-1984 period, monetary policy shocks have no significant effects on output, despite large movements in credit costs. Our finding is robust to weak identification and alternative measure of economic activity.
