Abstract:Equilibrium credit rationing, in the sense of Stiglitz and Weiss, is shown to imply that the marginal cost of funds to the borrower is infinite. So entrepreneurs have an overwhelming incentive to cut their loans by a dollar and so avoid rationing. Ways of doing this include scaling down the project, decreasing consumption, or delaying the project to accumulate more savings. Credit rationing emerges for indivisible projects only when delay causes sufficient deterioration. Borrowers then apply for funds at the first opportunity, but, counterfactually, once denied a loan, they never reapply. Conditions for credit rationing are stringent indeed.

Abstract:Credit rationing by lending institutions has been the subject of much research in recent decades. Although there are some empirical indications, there is little theoretical justification about how various forms of credit rationing manifest themselves in credit markets. Understanding how these forms emerge in the market is particularly important for regulators in charge of monetary policy who play a crucial role in attaining economic and financial stability during crises and pandemics. This study first offers a theoretical decomposition of credit rationing by showing that three forms of equilibrium credit rationing can exist in the presence of contract heterogeneity. It then provides empirical evidence on each of the three rationing forms using micro-level data on small- and medium-sized enterprises collected by the European Central Bank over the period 2009–2019.

Abstract:This article studies the effect of utilizing past credit information about borrowers on interest rates, collateral requirements, and credit rationing. Specifically, I develop a two‐period lending model with asymmetric information and endogenous contract terms, assuming a pooling equilibrium. I show that when default information is utilized privately, contract terms decrease under reasonable assumptions. When default information is also shared with other lenders, non‐defaulters enjoy better contract terms in period 2, while defaulters are offered worse terms, resulting in reduced adverse selection and more equitable terms on average for risk‐neutral borrowers. Finally, when borrowers are aware that information is utilized, information sharing also reduces moral hazard, collateral requirements, and credit rationing for all borrowers.

Abstract:This paper analyzes the structure of loan contracts comprising interest rate, loan size and collateral requirements in competitive and monopolistic credit markets with asymmetric information when debtors are risk averse. Using a similar but more general framework than former papers on this topic, it is argued that results obtained in the literature so far are largely driven by assuming technological indivisibilities or universal risk neutrality or both. Whatever market structure is assumed to prevail, the generalized model implies that some borrowers always receive a smaller loan and invest at a smaller scale than with perfect information. In the competitive case, loan size rationing and self-selection of risks are shown to co-exist in equilibrium, even though full funding of all investment projects is feasible and socially desirable.

Abstract:We develop a model that shows that asymmetric information can result in two types of credit rationing: conventional quantity rationing, and “risk rationing,” whereby farmers are able to borrow but only under high‐collateral contracts that offer them lower expected well‐being than a safe, subsistence activity. After exploring its incidence with respect to wealth, we show that risk rationing has important policy implications. Specifically, land titling will be only partially effective because it does not enhance producers' willingness to offer up the collateral needed to secure loans under moral hazard constraints. Efforts to enhance agricultural investment and the working of agricultural credit markets must step beyond land titling and also deal with risk.

The borrow - investment strategy under uncertain interest rate is modeled as a real option based on IRR in this article. The feasible range of credit rationing and the borrowing probability are obtained. Differentiated interest rate may bring credit rationing. In this case market -based interest rate may not exist. To solve this problem, interest rate of loan should depend on the firm' s IRR, and strengthen the credit monitoring as well.

Abstract:In this paper, we study a periodic review, capacitated, make-to-stock system with two demand classes. The first class demand comes from customers who have long term and profitable relationships with the manufacturer. The second class demand comes from the retail market. The first class demand not satisfied immediately is backordered, whereas the unsatisfied second class demand is lost. There are two fundamental decisions for managing such a system, i.e., production decision and rationing decision. We prove that a base stock rationing policy is optimal. Furthermore, through an extensive numerical study, we study the cost savings of the optimal policy compared with two common used heuristics and show that the benefit of the optimal control policy can be quite significant.

Abstract:The study of matching theory has gained importance recently with applications in Kidney Exchange, House Allocation, School Choice etc. The general theme of these problems is to allocate goods in a fair manner amongst participating agents. The agents generally have a unit supply/demand of a good that they want to exchange with other agents. On the other hand, Bochet et al. study a more general version of the problem where they allow for agents to have arbitrary number of divisible goods to be rationed to other agents in the network. In this current work, our main focus is on non-bipartite networks where agents have arbitrary units of a homogeneous indivisible good that they want to exchange with their neighbors. Our aim is to develop mechanisms that would identify a fair and strategyproof allocation for the agents in the network. Thus, we generalize the kidney exchange problem to that of a network with arbitrary capacity of available goods. Our main idea is that this problem and a couple of other related versions of non-bipartite fair allocation problem can be suitably transformed to one of fair allocations on bipartite networks for which we know of well studied fair allocation mechanisms.

Abstract:In many disequilibrium models of centrally planned economies it is assumed that there is a strictly negative relationship between current ration levels and saving. This assumed relationship is not well founded. We use the Neary Roberts “virtual prices” approach to show that there is no general regular relationship between individual household saving and ration levels or rationed goods prices. However, the relationships between saving and changes in ration levels or rationed goods prices may be decomposed into expenditure displacement, income, and substitution effects. These effects may be signed and compared in the usual neoclassical manner.

Abstract:This paper establishes a link between equilibrium credit rationing and financial intermediation, in a model with asymmetrically informed lenders and borrowers, costly monitoring, and investment project indivisibilities. Intermediation is shown to dominate borrowing and lending between individuals, and these financial intermediaries exhibit several of the important features of intermediaries as we know them. Equilibrium interest rates and the aggregate quantity of loans respond quite differently to changes in taste and technology parameters, depending on whether or not there is rationing in equilibrium.

Abstract:We model a network economy with three sectors: downstream firms, upstream firms, and banks. Agents are linked by productive and credit relationships so that the behavior of one agent influences the behavior of the others through network connections. Credit interlinkages among agents are a source of bankruptcy diffusion: in fact, failure of fulfilling debt commitments would lead to bankruptcy chains. All in all, the bankruptcy in one sector can diffuse to other sectors through linkages creating a vicious cycle and bankruptcy avalanches in the network economy. Our analysis show how the choices of credit supply by both banks and firms are interrelated. While the initial impact of monetary policy is on bank behaviour, we show the interactive play between the choices made by banks, the choices made by firms in their role as providers of credit, and the choices made by firms in their role as producers.

Allocation Mechanisms in Decentralized Exchange Markets with Frictions

Abstract:The classical theory of efficient allocations of an aggregate endowment in a pure-exchange economy has hitherto primarily focused on the Pareto-efficiency of allocations, under the implicit assumption that transfers between agents are frictionless, and hence costless to the economy. In this paper, we argue that certain transfers cause frictions that result in costs to the economy. We show that these frictional costs are tantamount to a form of subadditivity of the cost of transferring endowments between agents. We suggest an axiomatic study of allocation mechanisms, that is, the mechanisms that transform feasible allocations into other feasible allocations, in the presence of such transfer costs. Among other results, we provide an axiomatic characterization of those allocation mechanisms that admit representations as robust (worst-case) linear allocation mechanisms, as well as those mechanisms that admit representations as worst-case conditional expectations. We call the latter Robust Conditional Mean Allocation mechanisms, and we relate our results to the literature on (decentralized) risk sharing within a pool of agents.

Abstract:The problem of allocating scarce items to individuals is an important practical question in market design. An increasingly popular set of mechanisms for this task uses the concept of market equilibrium: individuals report their preferences, have a budget of real or fake currency, and a set of prices for items and allocations is computed that sets demand equal to supply. An important real world issue with such mechanisms is that individual valuations are often only imperfectly known. In this paper, we show how concepts from classical market equilibrium can be extended to reflect such uncertainty. We show that in linear, divisible Fisher markets a robust market equilibrium (RME) always exists; this also holds in settings where buyers may retain unspent money. We provide theoretical analysis of the allocative properties of RME in terms of envy and regret. Though RME are hard to compute for general uncertainty sets, we consider some natural and tractable uncertainty sets which lead to well behaved formulations of the problem that can be solved via modern convex programming methods. Finally, we show that very mild uncertainty about valuations can cause RME allocations to outperform those which take estimates as having no underlying uncertainty.

Abstract:An analysis of the Japanese credit market in 2004 between banks and quoted firms is done in this paper using the tools of the networks theory. It can be pointed out that: (i) a backbone of the credit channel emerges, where some links play a crucial role. (ii) Big banks favor long-term contracts. The “minimal spanning trees” (iii) disclose a highly hierarchical backbone, where the central positions are occupied by the largest banks, and (iv) a strong geographical characterization is emphasized, while (v) the clusters of firms do not have specific common properties. Moreover, (vi) while larger firms have multiple lending stakes, (vii) the demand for credit (long vs. short term debt and multi-credit lines) of firms with similar sizes is very heterogeneous.
Counteracting Inequality in Markets via Convex Pricing

Abstract:We study market mechanisms for allocating divisible goods to competing agents with quasilinear utilities. For \emph{linear} pricing (i.e., the cost of a good is proportional to the quantity purchased), the First Welfare Theorem states that Walrasian equilibria maximize the sum of agent valuations. This ensures efficiency, but can lead to extreme inequality across individuals. Many real-world markets -- especially for water -- use \emph{convex} pricing instead, often known as increasing block tariffs (IBTs). IBTs are thought to promote equality, but there is a dearth of theoretical support for this claim. In this paper, we study a simple convex pricing rule and show that the resulting equilibria are guaranteed to maximize a CES welfare function. Furthermore, a parameter of the pricing rule directly determines which CES welfare function is implemented; by tweaking this parameter, the social planner can precisely control the tradeoff between equality and efficiency. Our result holds for any valuations that are homogeneous, differentiable, and concave. We also give an iterative algorithm for computing these pricing rules, derive a truthful mechanism for the case of a single good, and discuss Sybil attacks.

Abstract:We develop a credit market model with adverse selection where risk-neutral bor- rowers self select because lenders make use of a costly screening technology. The model has some features which are similar to the Rothschild-Stiglitz adverse selec- tion model. If an equilibrium exists it is a separating equilibrium, and there exist parameter values for which an equilibrium does not exist. Equilibrium contracts are debt contracts, and this is robust to randomization, in contrast to results for the costly state verification model. This framework can be extended to permit optimal financial intermediary structures, and it potentially has many applications.

Abstract:The role of credit rating agencies has been under severe scrutiny after the subprime crisis. In this paper we explore the relationship between credit ratings and informational efficiency of a sample of thirty nine corporate bonds of US oil and energy companies from April 2008 to November 2012. For that purpose, we use a powerful statistical tool relatively new in the financial literature: the complexity-entropy causality plane. This representation space allows to graphically classify the different bonds according to their degree of informational efficiency. We find that this classification agrees with the credit ratings assigned by Moody's. Particularly, we detect the formation of two clusters, that correspond to the global categories of investment and speculative grades. Regarding to the latter cluster, two subgroups reflect distinct levels of efficiency. Additionally, we also find an intriguing absence of correlation between informational efficiency and firm characteristics. This allows us to conclude that the proposed permutation-information-theory approach provides an alternative practical way to justify bond classification.

Abstract:In a monetary model based on Lagos and Wright (2005) where unsecured credit and money are used as means-of-payments, we analyze how the cost and quality of the record-keeping technology affect welfare. Specifically, monitoring agents' debt repayment is costly but is essential to the use of unsecured credit because of limited commitment. To finance this cost, fees on credit transactions are imposed, and the maximum credit limit that is incentive compatible depends on such fees and monitoring level. Alternatively, the use of money avoids such costs. A higher credit limit does not necessarily improve welfare, especially when the limit is high: the benefit from increased trade surpluses from a higher credit limit is offset by the increased cost of monitoring to achieve the improvement. Moreover, under the optimal arrangement, optimal credit limit decreases with the marginal cost of monitoring. When the cost is sufficiently low, a pure credit equilibrium is optimal. When the marginal cost is high, it is optimal to have a pure-currency economy. But when the cost is at an intermediate level, we show that credit is sustainable but not socially optimal. In this range, the implementable credit limit leads to a higher trade surplus than in a pure monetary economy, but owing to the cost of operating the record-keeping system, social welfare in credit equilibrium is lower than the welfare in a pure monetary equilibrium. In addition, we show that there can be a non-monotonic relationship between the optimal record-keeping level and the optimal credit limit.
