Abstract:We study rollover risk and collateral value in a dynamic asset pricing model with endogenous debt financing by extending the framework of Geanakoplos (2009) with a generic binomial tree and time-varying heterogeneous beliefs. Optimistic borrowers face rollover risk if the belief dispersion between the borrowers and the pessimistic lenders widens after interim bad news. We demonstrate the optimality of the maximum riskless short-term debt financing for optimistic borrowers even in the presence of the rollover risk. We also highlight the role of interim trading which, by allowing creditors to sell seized collateral to other optimists with saved cashes, boosts the asset's collateral value and equilibrium price.
Risk Shifting versus Risk Management in Debt Rollover

Abstract:This paper identifies a special channel (the long-term debt maturity structure) through which the credit crisis of 2008 affected corporate investment. I provide empirical evidence of shareholders’ risk-shifting behavior in the investment decisions by exploiting the real effects of ex-ante heterogeneity of long-term debt maturity structure. The first hypothesis, which examines the relationship between financial frictions and risk-shifting behavior, demonstrates that: (i) firms whose long-term debt was maturing at the peak of crisis in 2008 experienced close to 2% increase in investment than similar firms whose debt became mature prior to 2008. The second hypothesis, which studies the effectiveness of debt covenants in mitigating agency conflicts, indicates that: (ii) covenant restrictions increase firms’ market-to-book ratio by 3.8% for distressed firms than similar firms without covenants. Furthermore, I use event study to show that firm stock price performance deteriorates following the refinancing activity and improves with stronger creditor control. I highlight the importance of debt maturity structure for corporate financing and investment policies. More than merely showing the risk-shifting issue itself, my analysis suggests that accounting-based covenants can serve as a corporate governance tool in mitigating investment distortions arising from financial market shocks. Abstract:Maturity mismatches in the financial sector have been extensively examined, but those in non-financial sectors have been largely overlooked. We explore why Chinese listed firms have a high short-term debt ratio from the perspective of asset-debt maturity mismatches, which involve firms using short-term debts to support their long-term investments. We investigate whether the maturity mismatch is actively or passively adopted by Chinese listed firms by analyzing the effect of financial constraints on maturity mismatches. We find that the mismatching behavior is more pronounced for firms with fewer financial constraints, supporting our active mismatch view. Reducing the cost of debt acts as an incentive for firms to actively adopt maturity mismatches. Our study thus identifies one reason for high short-term debt ratios in emerging markets.

Abstract:This study revisits the relation between firms' choices of debt maturity and their investment in a dynamic world. Prior research, including Myers (1977), suggests that financing with short-term debt resolves the underinvestment problem caused by debt financing. In contrast, I establish that short-term debt can reduce the incentive to invest due to larger exposure to default risk from more frequent debt rollovers. Long-term debt, however, is more subject to illiquidity costs, so firms find optimal maturity by balancing these opposing forces. For the firm with average investment and financing, the agency cost arising from the underinvestment is 0.77% of firm value. This suggests that previous studies overestimate the cost by ignoring firms' flexibility in choosing maturity. I also measure firm-specific agency costs using likelihood-based structural estimation. The measured agency costs show significant cross-sectional variation due to heterogeneity in firm characteristics and convexity of the agency costs. The economy-wide average of the costs is 7.28%, which is considerably higher than the cost for the average firm.

Abstract:We develop a dynamic investment options framework with optimal capital structure and analyze the effect of debt maturity. We find that in the absence of financing constraints short-term debt maximizes firm value. In contrast with most literature results, in the absence of constraints, higher volatility may increase initial debt for firms with low initial revenues, issuing long term debt that expires after the investment option maturity. This effect, which is due to the option value of receiving the value of assets and remaining tax savings, does not hold for short term debt and firms with high profitability, where an increase in volatility reduces the firm value. The importance of short-term debt is reduced in the presence of non-negative equity net worth or debt financing constraints and firms behave more conservatively in the use of initial debt. With non-negative equity net worth, higher volatility has adverse effects on the firm value, while with debt financing constraints higher volatility may enhance firm value for firms with relatively low revenue that have out-of-the-money investment options.

Abstract:Asset substitution and underinvestment are two of the most discussed agency problems in finance. A recent empirical study by Graham and Harvey (2001), however, finds little evidence that corporate executives are concerned about asset substitution and underinvestment problems when they make firms' investment and financing decisions. This paper notices that the two problems are formulated based on one-shot relationships between equity holders and debt holders. The paper examines these two issues in multi-period dynamic arrangements. It is found that if a firm issues debt only once, then the firm has an incentive to increase the firm risk after the debt is in place. If a firm wants to issue debt periodically, however, in order to capture the tax benefit associated with all future debts, the firm may not have an incentive to increase its risk. It is also found that the underinvestment problem can be greatly reduced or even essentially eliminated in a dynamic model because undertaking an investment now benefits equity holders in the future.

Abstract:We develop a unified framework to connect cash holding, debt maturity and mergers and acquisitions. We provide empirical support for four internally consistent predictions: i) equity and debt values of highly distressed firms are more sensitive to cash reserve than those of healthy firms; ii) the relation between equity-(debt-)cash sensitivities and debt maturity is negative (positive), particularly in distressed firms short of cash; iii) acquirers with low debt maturity prefer equity payment to cash payment in mergers and acquisitions; and iv) cash payment triggers positive abnormal stock returns mainly among high-maturity acquirers.

Abstract:This paper studies the behavior of leverage ratios in a dynamic trade-off model with real frictions. Firms underutilize debt when financing investment to retain financial flexibility. Underutilization of debt persists even when firms exercise their last investment options, and it is more (less) severe for more back-loaded (front-loaded) investment opportunities. Thus, leverage dynamics crucially hinge upon the structure of the investment process and otherwise identical firms appear to have significantly different target leverage ratios. Structural estimation of key parameters reveals that simulated model moments can match data moments. We obtain capital structure regression results in line with the empirical evidence, and explain the empirical puzzle that average leverage ratios are path-dependent and persistent for extended periods of time.
Rollover Risk and Credit Spreads in the Financial Crisis of 2008

Abstract:This paper investigates the asset pricing implications of rollover risk, i.e., the risk that firms might not be able to refinance their due liabilities. I find that firm-specific rollover risk coupled with deteriorating credit market conditions significantly increase firms' credit spreads. During the 2008–2009 financial crisis period, the one-year CDS spreads for high rollover risk firms are 32–72 basis points higher than the spreads of low rollover risk firms. Longer maturity CDS spreads show similar patterns with smaller magnitudes. During normal periods, however, CDS spreads are mostly explained by fundamental variables and rollover risk is not a significant determinant. Similar rollover risk effect is also observed in other financial markets, including corporate bond, stock, and options markets.

Abstract:We study a novel aspect of a firm’s capital structure, namely, the profile of its debt maturity dates. In a simple theoretical framework we show that the dispersion of debt maturities constitutes an important dimension of capital structure choice, driven by firm characteristics and debt rollover risk. Guided by these predictions we establish two main empirical results. First, using an exogenous shock to rollover risk, we document a significant increase in maturity dispersion for firms that need to roll over maturing debt. Second, we find strong support that maturities of newly issued debt are influenced by pre-existing maturity profiles.

Abstract:Social relationship and business connections create implicit benefits between borrowers and lenders. We model how implicit benefits and repayment enforcement costs influence credit allocation, cost, and renegotiation. The optimal solution illustrates that financing with implicit benefits may achieve lower financing costs, higher managerial effort, and better outcomes for both borrowers and lenders. This result is consistent with the continuing expansion of alternative financing despite formal financial intermediation, the rise of corporate insider debt, and joint ownership of debt and equity. The growing size and complexity of projects and changes in community relationships can explain expansion of financing with standard intermediation.
Tax Incentives and Maturity Mismatch between Investment and Financing: Evidence from China

Abstract:This paper examines the effects of China's accelerated depreciation policy (ADP) on the maturity mismatch between investment and financing. Using panel data for China's A‐share nonfinancial listed companies from 2010 to 2019 and a staggered difference‐in‐differences approach, we found the following. First, ADP significantly aggravated the degree of corporate maturity mismatch, and this result was robust across multiple checks. Second, due to an insufficient long‐term loan supply, firms had to finance the fixed investments induced by ADP with short‐term debts, leading to maturity mismatches. Third, the positive policy effects were mainly significant for firms with high policy exposure, high‐risk preferences, a high degree of information asymmetry, and firms with weak long‐term financing capacity. Finally, maturity mismatch exacerbated corporate financial risks. Our research findings indicate that passive maturity mismatch is prevalent among Chinese companies and emphasize the need to address financial repression in order to mitigate the potential financial risks that may arise from tax incentives.

Abstract:This study investigates the impact of carbon risk on the corporate maturity mismatch of investment and debt. We find that carbon risk exacerbates maturity mismatches, primarily by increasing debt default risk, which in turn reduces both the availability and maturity of bank loans. At the same time, carbon risk drives firms to undertake riskier investments, compelling them to rely more heavily on short-term financing to support long-term projects. Heterogeneity analysis reveals that the impact of carbon risk on maturity mismatch is more pronounced in firms that are smaller in size, exhibit weaker financial performance, have higher leverage, hold less cash, or engage in less green innovation. Moreover, under heightened carbon risk, increased maturity mismatch appears to reduce agency costs and enhance firm performance, thereby improving resource allocation. This finding supports the monitoring role of maturity mismatch. Our results remain robust across multiple sensitivity tests

Abstract:We describe a framework for analyzing the dynamics of investment, borrowing, and payout decisions by public corporations. We assume that managers act entirely in their own long-run interests, subject to a governance constraint that limits their rents. Risk-neutral managers invest to maximize value but wait too long to disinvest. Efficient disinvestment can be forced by the right level of debt or by takeovers. Risk-averse managers underinvest; they do not waste free cash flow, because the governance constraint is binding. They smooth rents and consequently payout, so that changes in borrowing become a shock absorber for volatility of operating income. We obtain the Lintner model of payout if risk-averse managers have a utility function with habit formation. We show how to adapt the dynamic framework to analyze several other issues, including the effects of asymmetric information. We show that Lintner-style payout smoothing can also arise when risk-neutral managers are better informed than outsiders.

Abstract:I develop a dynamic capital structure model in which shareholders determine a firm's leverage ratio, debt maturity, and default strategy. In my model, the firm's debt matures all at once. Therefore, after repaying the principal shareholders own all the firm's cash flows and can pick a new capital structure. The possibility to alter the capital structure at maturity gives shareholders the incentive to issue finite maturity debt and allows me to study firms' joint choice of leverage and debt maturity. I also extend my model by allowing for time-varying capital supply to study time-variation in firms' joint choice of leverage and debt maturity.

Abstract:This paper considers a firm’s investment decision determining the timing and capacity level in a dynamic setting with demand uncertainty. Its investment is financed by borrowing from a lender that has market power, generating a capital market inefficiency. We show that the firm’s investment is subject to double marginalization in the sense that the need for external financing results in a considerably smaller investment and thus, a reduction in welfare. In addition, we find that the presence of the bankruptcy option mitigates the double-marginalization effect unless the bankruptcy cost is small. The firm’s investment size is increasing in bankruptcy costs, albeit at the expense of an investment delay. Based on this, an increase of bankruptcy costs raises social welfare. The challenges of maturity mismatch in investment and financing for sustainable development of carbon-intensive enterprises

Abstract:To contribute to the research on the role of financial activities in corporate development, this study addresses the critical issue of short-term debt financing for long-term investment (SDFLI) and its impact on the sustainable development of carbon-intensive enterprises in China. By analyzing panel data from the A-share listed carbon-intensive enterprises in China spanning from 2010 to 2021, this study aims to shed light on the significance of this phenomenon and its implications. The empirical findings reveal the existence of a maturity mismatch between investment and financing in carbon-intensive enterprises, which exerts a significant negative impact on total factor productivity (TFP) and poses challenges to their sustainable development. Furthermore, the adverse effects of maturity mismatches vary across different types of enterprises based on factors such as ownership, industry characteristics, financing constraints, and internal controls. The results of the mediation effect model demonstrate that maturity mismatch hampers the sustainable development of carbon-intensive enterprises by reducing investment efficiency and increasing agency costs. Additionally, the moderating role of innovation in carbon-intensive enterprises between maturity mismatch and sustainable development is also examined. This research provides insights to establish policies for facilitating sustainable development in carbon-intensive enterprises.

Abstract:We develop a dynamic theory of capital structure, liquidity and risk management, and payout policies for a financially constrained firm under incomplete markets. In addition to costly external equity financing, the key friction we emphasize is limited financial spanning. We show that the marginal source of external financing on a on-going basis is debt. The firm only relies on costly external equity financing or costly default, when it is near or exceeds its endogenous debt capacity. The firm may be either endogenously risk-averse or risk-loving depending on the degree of market incompleteness and its current leverage. When it is risk-averse, the firm optimally manages its risk by fully hedges its hedgeable risk so as to minimize the volatility of its leverage. When it is risk-loving, the firm gambles for resurrection by selling insurance or excessively loading up on insurance. A key prediction of our theory is that the most important determinant of future leverage is current leverage, in line with existing empirical evidence.

Abstract:The current literature on the coordination of operations and finance does not differentiate long‐ and short‐term debts and therefore is silent on how firms’ debt maturity structure affects their short‐run financial and operational decisions. Through a dynamic inventory model that explicitly captures a firm's periodic decisions on inventory replenishment quantity, the amount of dividends net of capital subscriptions, and the amount of short‐term debt, we demonstrate that under coordinated short‐term operational and financial decisions, the firm's optimal inventory level increases initially as its long‐term debt rises; after the firm depletes its short‐term borrowing capacity, as the long‐term debt rises further, the inventory level decreases and then remains constant. In addition, we find that optimal coordinated decisions, in comparison with decentralized ones, yield lower inventories, require less cash, take larger short‐term loans, incur a lower probability of financial distress, and yield higher expected dividends net of capital subscriptions. Moreover, long‐ and short‐term debts are substitutes; an optimally leveraged firm needs less long‐term debt if it coordinates its short‐term decisions than if it decentralizes them.
