CEO Compensation , Hedging , and Firm Value

Abstract:This paper studies the relation between firm value and corporate hedging, with a focus on the managerial risk-taking incentives and the extent of hedging. Using a sample of U.S. oil and gas producers, we find a significantly negative relation between the extent of hedging and CEO risktaking incentives. This evidence indicates that hedging oil and gas price risk is likely caused by managerial risk aversion in this industry. More importantly, after control for the endogeneity between the executive compensation design and hedging policy, we show that firm value is negatively related to the extent of hedging. Our study has important policy implications on the executive compensation design for industries that face significant operating risks.
