Abstract:Based on Merton's optimal consumption and investment model,this paper researches a class of optimal portfolio and consumption problem that combines life insurance when the risky asset follows geometric fractional Brownian motion.According to the principle of maximizing the investor's expected lifetime utility,the optimal portfolio and consumption model with insurance is constructed by using Bellman dynamic programming principle.Then,the closed-form solutions for the optimal portfolio,insurance and consumption are derived under the condition that both the special consumption utility function and scrap function are given.Furthermore,some important properties for the influence of parametric changes on the optimal portfolio are also obtained.Finally,numerical examples are presented to discuss the change over the optimal portfolio and insurance and maximal utility in varying time intervals and Hurst exponent.

Abstract:In this paper, we develop an expected utility model for retirement behaviour in the decumulation phase of Australian retirees with sequential family status subject to consumption, housing, investment, bequest, and government-provided means-tested Age Pension. We account for mortality risk and risky investment assets, and we introduce a “health” proxy to capture the decreasing level of consumption for older retirees. Then, we find the optimal housing at retirement, the optimal consumption and optimal risky asset allocation depending on age and wealth. The model is solved numerically as a stochastic control problem, and it is calibrated using the maximum likelihood method with empirical data of consumption and housing from the Australian Bureau of Statistics 2009–2010 Survey. The model fits the characteristics of the data well to explain the behaviour of Australian retirees. The key findings are as follows. First, the optimal policy is highly sensitive to means-tested Age Pension early in retirement, but this sensitivity fades with age. Second, the allocation to risky assets shows a complex relationship with the means-tested Age Pension. As a general rule, when wealth decreases, the proportion allocated to risky assets increases, because the Age Pension works as a buffer against investment losses. Third, couples can be more aggressive with risky allocations owing to their longer life expectancy compared with singles.

Abstract:We examine within a life-cycle model the simultaneous choice of health care and retirement (together with consumption). Health tends to have an impact on retirement through morbidity, determining earnings and the disutility of work, and through longevity, determining the need to accumulate retirement wealth. Conversely, the age of retirement drives the demand for health care through the value of survival and the value of morbidity reductions. We characterise the optimal relationship between health expenditure and retirement and apply our model to analyse the effects of moral hazard in the annuity market. While moral hazard always induces excessive health investments and an excessive duration of working life, it also triggers an excessive level of consumption if the impact of health on the disutility of work is sufficiently large. We examine a transfer scheme and mandatory retirement as policies towards curtailing moral hazard. Numerical analysis illustrates the role of moral hazard in shaping the life-cycle allocation.

Abstract:Abstract The question how to optimize consumption and portfolio choice over the life cycle has been widely discussed in the literature so far. In this paper we concentrate on a retiree's optimal consumption and portfolio selection over his remaining years of life. We apply the logistic model of mortality thus modeling the empirically observed increase of mortality during the retirement period. The optimal consumption strategy and portfolio choice are established by reducing the Hamilton-Jacobi-Bellmann equation to the explicit solution of an ordinary differential function (ODF) that includes the mortality rate. A general finding is that the Merton-Samuelson result of constant portfolio choice for a constant mortality is confirmed for arbitrary mortality. The portfolio choice is only influenced by risk and return of assets and the retirees’ risk aversion. To get the specific optimal consumption strategy in a realistic situation the logistic model of mortality has been fitted to the data of the Statistical Yearbook for the Federal Republic of Germany 2006/2008. The optimal initial value for the ODF is obtained by numerical methods. The solution provides a large increase in the ratio of optimal consumption to wealth up to about 92 years followed by a sharp decrease. A bequest motive dampens the magnitudes of the ups and downs of the consumption ratio but does not change the basic shape.

Abstract:In this paper, we examine the optimal investment-consumption-insurance policies for a wage earner with time-varying risk preferences. The wage earner's objective is to find the optimal investment-consumption-insurance strategies that maximise the expected discounted utilities from intertemporal consumption, legacy and terminal wealth over the uncertain lifetime horizon. Similar to Lichtenstern et al. [Optimal life-cycle consumption and investment decisions under age-dependent risk preferences. Mathematics and Financial Economics, 15, 275-313], by using a separation approach, the problem is divided into two sub-problems, including the consumption-legacy problem and the terminal wealth-only problem. For each sub-problem, the analytical expressions for the optimal strategies and value functions are derived by using the martingale method. In such a way, we obtain the optimal strategies for the original problem by merging the solutions of the two individual problems. Finally, we conduct some numerical experiments to illustrate the effects of some parameters on the optimal strategies and obtain some economic insights.

Abstract:We study the optimal investment problem for a homogeneous collective of $n$ individuals investing in a Black-Scholes model subject to longevity risk with Epstein--Zin preferences. %and with preferences given by power utility. We compute analytic formulae for the optimal investment strategy, consumption is in discrete-time and there is no systematic longevity risk. We develop a stylised model of systematic longevity risk in continuous time which allows us to also obtain an analytic solution to the optimal investment problem in this case. We numerically solve the same problem using a continuous-time version of the Cairns--Blake--Dowd model. We apply our results to estimate the potential benefits of pooling longevity risk over purchasing an insurance product such as an annuity, and to estimate the benefits of optimal longevity risk pooling in a small heterogeneous fund.

Abstract:We make a novel investigation of welfare costs associated with various suboptimal decisions made by retirees, both analytically and numerically. We utilize a unique framework that incorporates recursive utility with housing, and also encompasses expected utility and recursive utility without housing as special cases. Our findings indicate that under-investment in stocks incurs lower welfare costs compared to an equivalent over-investment. Suboptimal allocations in bond holdings result in higher costs than similar misallocations in stocks. Choosing not to participate in the stock market is less detrimental than avoiding the bond market. Should retirees opt to simplify their decision-making by investing solely in one type of asset, it is less costly for them to invest exclusively in bonds. Overconsumption of housing is less costly than an equivalent underconsumption. Suboptimal consumption imposes the highest welfare cost. Decisions regarding consumption, housing, and savings are found to be more crucial than the choice of how to distribute liquid savings between stocks and bonds. Additionally, recursive utility model better captures retirees' preference for bonds over stocks than expected utility model. Our results, which are consistent across various parameter settings, provide valuable insights for academics and policymakers aiming to enhance retiree welfare.

Abstract:We study an optimal control problem encompassing investment, consumption, and retirement decisions under exponential (CARA-type) utility. The financial market comprises a bond with constant drift and a stock following geometric Brownian motion. The agent receives continuous income, consumes over time, and has the option to retire irreversibly, gaining increased leisure post-retirement compared to pre-retirement. The objective is to maximize the expected exponential utility of weighted consumption and leisure over an infinite horizon. Using a martingale approach and dual value function, we derive implicit solutions for the optimal portfolio, consumption, and retirement time. The analysis highlights key contributions: first, the equivalent condition for no retirement is characterized by a specific income threshold; second, the influence of income and leisure levels on optimal portfolio, consumption, and retirement decisions is thoroughly examined. These results provide valuable insights into the interplay between financial and lifestyle choices in retirement planning.

Abstract:This paper studies the decision-making dynamics of stock market-excluded retirees, focusing on the optimal allocation of retirement wealth among consumption, risk-free assets, and single premium immediate annuities. The analysis centers on two pivotal factors: insurer interest rates and longevity risk. The study introduces new dimensions by highlighting the modeled financial environment's optimal investment–consumption–annuitization profiles under different market scenarios. Additionally, insights on the low demand for life annuities are offered, attributing a significant part to the impact of upfront fees. Employing a life-cycle consumption framework, the paper advocates adopting a commission-free model, enabling registered investment advisors to market annuities with periodic assets under management fees to revitalize annuity demand and bolster retirement security.

Abstract:In this paper, we study an optimal consumption and asset allocation problem accounting for the fact that individuals' utility differs across various health states. Our study is based on the assumption that an individual's health status evolves through a semi-Markov process, where the transition probabilities are contingent on both the present state and the duration spent in that state. The optimal form of stock investment and of consumption is determined analytically. The optimal consumption level is significantly shaped by the integration of health-related factors and can be represented as the inverse of the marginal utility function with respect to time and state price density. Additionally, we introduce a Lagrangian multiplier that can be derived by solving a fixed point problem. While our optimal solutions are applicable to a wide range of utility functions, we provide numerical illustrations specifically using the power utility function in a model encompassing three distinct health states. Transition probabilities are estimated from real data collected by the China Insurance Regulatory Commission (CIRC), using a high-order polynomial Perks formula. We find that the investor's consumption is higher when health is good, but lower when care is needed.

Abstract:This research studies the optimal consumption, investment, and life insurance choices for a wage earner with habit formation, inflation risk, and mortality risk. The wage earner has access to a risk-free asset, an index bond, and a stock in a financial market. The index bond hedges inflation risk, while life insurance hedges mortality risk. The aim of the wage earner is to maximize the expected utility of consumption, bequest, and terminal wealth, where the utility of consumption comes from the part of the consumption that exceeds a minimum consumption requirement given by the habit level. By using the dynamic programming method, we provide and prove a verification theorem and obtain closed-form expressions for the value function, the optimal life insurance premium rate, and the optimal investment and consumption strategies. Numerical results reveal that habit formation and mortality force change play important roles in the financial behaviors of the wage earner. Especially, the impacts of the expected inflation rate and consumption habit on the optimal strategies are mutual restraint; increasing mortality force raises the demand for life insurance; and the effects of other parameters are also affected by consumption habit and mortality force change.

Optimal Strategies for the Decumulation of Retirement Savings under Differing Appetites for Liquidity and Investment Risks

Abstract:A retiree's appetite for risk is a common input into the lifetime utility models that are traditionally used to find optimal strategies for the decumulation of retirement savings. In this work, we consider a retiree with potentially differing appetites for the key financial risks of decumulation: liquidity risk and investment risk. We set out to determine whether these differing risk appetites have a significant impact on the retiree's optimal choice of decumulation strategy. To do so, we design and implement a framework which selects the optimal decumulation strategy from a general set of admissible strategies in line with a retiree's goals, and under differing appetites for the key risks of decumulation. Overall, we find significant evidence to suggest that a retiree's differing appetites for different decumulation risks will impact their optimal choice of strategy at retirement. Through an illustrative example calibrated to the Australian context, we find results which are consistent with actual behaviours in this jurisdiction (in particular, a shallow market for annuities), which lends support to our framework and may provide some new insight into the so-called annuity puzzle.

Abstract:This paper investigates the optimal investment, consumption, and life insurance strategies for households under the impact of health shock risk. Considering the uncertainty of the future health status of family members, a non-homogeneous Markov process is used to model the health status of the breadwinner. Drawing upon the theory of habit formation, we investigate the influence of different consumption habits on households' investment, consumption, and life insurance strategies. Based on whether the breadwinner is alive or not, we formulate and solve the corresponding Hamilton-Jacobi-Bellman (HJB) equations for the two scenarios of breadwinner survival and breadwinner's demise, respectively, and obtain explicit expressions for the optimal investment, consumption, and life insurance strategies. Through sensitivity analysis, it has been shown that the presence of health shocks within households has a negative impact on investment and consumption decisions, while the formation of consumption habits increases household propensity for precautionary savings.

Abstract:In this paper, we develop a deep neural network approach to solve a lifetime expected mortality-weighted utility-based model for optimal consumption in the decumulation phase of a defined contribution pension system. We formulate this problem as a multi-period finite-horizon stochastic control problem and train a deep neural network policy representing consumption decisions. The optimal consumption policy is determined by personal information about the retiree such as age, wealth, risk aversion and bequest motive, as well as a series of economic and financial variables including inflation rates and asset returns jointly simulated from a proposed seven-factor economic scenario generator calibrated from market data. We use the Australian pension system as an example, with consideration of the government-funded means-tested Age Pension and other practical aspects such as fund management fees. The key findings from our numerical tests are as follows. First, our deep neural network optimal consumption policy, which adapts to changes in market conditions, outperforms deterministic drawdown rules proposed in the literature. Moreover, the out-of-sample outperformance ratios increase as the number of training iterations increases, eventually reaching outperformance on all testing scenarios after less than 10 minutes of training. Second, a sensitivity analysis is performed to reveal how risk aversion and bequest motives change the consumption over a retiree's lifetime under this utility framework. Third, we provide the optimal consumption rate with different starting wealth balances. We observe that optimal consumption rates are not proportional to initial wealth due to the Age Pension payment. Forth, with the same initial wealth balance and utility parameter settings, the optimal consumption level is different between males and females due to gender differences in mortality.

Under the complete market assumption, we derive the closed‐form solution of the optimal insurance demand, portfolio choice, and housing consumption. We calibrate the model using data from the financial market of Taiwan. We find that the insurer's pricing strategy has a significant impact on the household's consumption pattern. Specifically, additional loading in insurance premium allows the life‐cycle model to produce hump‐shaped consumptions of both perishable goods and housing. Loading also creates an unfair background risk to households. However, we only find a small portfolio risk reduction, because households optimally choose a large coverage to mitigate the mortality exposure. This suggests empirical background risk studies overestimate the risk reduction when insurance is available.</p>

Abstract:In this paper we consider the problem of optimizing lifetime consumption under a habit formation model. Our work differs from previous results, because we incorporate mortality and pension income. Lifetime utility of consumption makes the problem time inhomogeneous, because of the effect of ageing. Considering habit formation means increasing the dimension of the stochastic control problem, because one must track smoothed-consumption using an additional variable, habit $\bar c$. Including exogenous pension income $\pi$ means that we cannot rely on a kind of scaling transformation to reduce the dimension of the problem as in earlier work, therefore we solve it numerically, using a finite difference scheme. We also explore how consumption changes over time based on habit if the retiree follows the optimal strategy. Finally, we answer the question of whether it is reasonable to annuitize wealth at the time of retirement or not by varying parameters, such as asset allocation $\theta$ and the smoothing factor $\eta$.

Abstract:This paper considers an optimal life insurance for a householder subject to mortality risk. The household receives a wage income continuously, which is terminated by unexpected (premature) loss of earning power or (planned and intended) retirement, whichever happens first. In order to hedge the risk of losing income stream by householder's unpredictable event, the household enters a life insurance contract by paying a premium to an insurance company. The household may also invest their wealth into a financial market. The problem is to determine an optimal insurance/investment/consumption strategy in order to maximize the expected total, discounted utility from consumption and terminal wealth. To reflect a real-life situation better, we consider an incomplete market where the householder cannot trade insurance contracts continuously. To our best knowledge, such a model is new in the insurance and finance literature. The case of exponential utilities is considered in detail to derive an explicit solution. We also provide numerical experiments for that particular case to illustrate our results.

Abstract:We introduce an extension to Merton's famous continuous time model of optimal consumption and investment, in the spirit of previous works by Pliska and Ye, to allow for a wage earner to have a random lifetime and to use a portion of the income to purchase life insurance in order to provide for his estate, while investing his savings in a financial market comprised of one risk-free security and an arbitrary number of risky securities driven by multi-dimensional Brownian motion. We then provide a detailed analysis of the optimal consumption, investment and insurance purchase strategies for the wage earner whose goal is to maximize the expected utility obtained from his family consumption, from the size of the estate in the event of premature death, and from the size of the estate at the time of retirement. We use dynamic programming methods to obtain explicit solutions for the case of discounted constant relative risk aversion utility functions and describe new analytical results which are presented together with the corresponding economic interpretations.

Abstract:This paper studies optimal consumption and investment strategies with lifetime uncertainty to design a smooth pension product. In a simplified Black–Scholes market, we investigate three strategies for consumption and investment: the classical strategy, the habit strategy, and the hybrid strategy. Incorporating additive habit formation in preferences leads to a request for less consumption volatility. Studying the consumption dynamics, it turns out that the hybrid strategy complies with the same preferences as the habit strategy. In our design of a smooth pension product, we are highly inspired by the consumption structure under the hybrid strategy and let consumption be specified as a time-dependent weighted average of last year’s consumption level and a standard market rate life annuity. We give two approaches for the investment portfolio. The numerical examples show that consumption under these approaches is less volatile than consumption under the classical strategy.

Abstract:People spend a lot of money to keep healthy. So health problem has affected investors’ earnings and their decision of asset allocation. By means of thinking about the relative effect of health problem this paper proposed an optimization model and solved it in single period. Meanwhile an empirical demonstration about the relationship between life expectancy and social cost was adopted. After discussion we believe that health factors may increase the volatility of wage income, thereby reduce investors’ allocation ratio on risk asset; but when wage income risk is independent on investment return, investors will increase investment ratio. The main innovation of this paper is that decomposing the cost of health, building a model of asset allocation by the way of health factors and solving it in single period.
