Abstract:This study presents financial network indicators that can be applied to inspect the financial contagion on real economy, as well as the spatial spillover and industry aggregation effects. We propose to design both a directed and undirected networks of financial sectors of top 20 countries in GDP based on symbolized transfer entropy and Pearson correlation coefficients. We examine the effect and usefulness of the network indicators by newly using them instead of the original Dow Jones financial sector as explanatory variables to construct the higher-order information spatial econometric models. The results demonstrate that the estimated accuracies obtained from both the two networks are improved significantly compared with the spatial econometric model using the original data. It indicates that the network indictors are more effective to capture the dynamic information of financial systems. And meanwhile, the accuracy based on the directed network is a little higher than the undirected network, which indicates the symbolized transfer entropy, i.e. the directed and weighted network, is more suitable and effective to reflect relationships in the financial field. In addition, the results also show that under the global financial crisis, the co-movement between financial sectors of a country/region and the global financial sector as well as between financial sectors and real economy sectors is increased. However, some sectors in particular Utilities and Healthcare are impacted slightly. This study tries to use the financial network indicators in modeling to study contagion channels on the real economy and the industry aggregation effects and suggest how network indicators can be practically used in financial fields.

Abstract:This paper employs the tri-variate Markov regime-switching (MRS) copula model to investigate the dynamic dependence between the shipping freight and stock markets. Stronger contemporaneous and bidirectional lead-lag relationships between the two markets are detected in the contagion regime, which, however, are weaker in the normal regime. Compared with the Chinese stock market, the US stock market can affect and be affected by the shipping freight market in a more sensitive manner. Additionally, contagion risk between the two markets increases in most cases due to a decrease in the volume of the US-China trade. The results have important implications for market prediction and risk management.

Abstract:The analysis of financial contagion is always an important problem in international finance field. When testing financial contagion,the dependence method is usually adopted.In this paper,a new method called dynamic smooth coefficient quantile regression model is used to analyze the correlation among stock markets from different countries,and the financial contagion is tested and forecasted from the varying tendency of coefficient function.The local linear method is used to estimate the regression coefficient.In order to analyze the financial contagion of Asian Crisis,an empirical analysis is presented for the stock indices from five correlated countries.The empirical result shows that from the varying tendency of the constant and slope coefficient function,not only the contagion can be tested,but also the time when financial contagion starts and eases can be determined.

Abstract:Financial contagion represents a very controversial concept in international finance being one of the most frequently referenced subjects and yet least understood. The literature highlights that shocks and crises can spillover from a country to others through various channels. Although it is hard to determine exactly the cause and channel that lead to the transmission of the initial shock, it is more than clear that these events are encouraged when economies are integrated or in the process of global integration. The core of this study is to capture evidence of financial contagion based on a sample of daily closing prices from 17 different market indices, for the period January 1st, 2007 – October 15th, 2021. We employed the shortfall method for estimating the risk and we built a model within the framework of Bayesian Neural Networks (BNN). Given the results, evidence of contagion was sensed between some of the 17 markets within the sample, however the causality between them differed from the full sample period to the sub-samples periods. Nevertheless, we found that for the sub-sample corresponding to January 1st, 2020 – October 15th, 2021, period that encompasses the global exogenous shock triggered by the COVID-19 pandemic that appeared in Romania at the beginning of 2020, the relationships between global markets were decoupled, contagion being sensed mostly regionally, at the level of the European countries.

Abstract:This paper proposes an empirical test of financial contagion in European equity markets during the tumultuous period of 2008-2011. Our analysis shows that traditional GARCH and Gaussian stochastic-volatility models are unable to explain two key stylized features of global markets during presumptive contagion periods: shocks to aggregate market volatility can be sudden and explosive, and they are associated with specific directional biases in the cross-section of country-level returns. Our model repairs this deficit by assuming that the random shocks to volatility are heavy-tailed and correlated cross-sectionally, both with each other and with returns. The fundamental conclusion of our analysis is that great care is needed in modeling volatility if one wishes to characterize the relationship between volatility and contagion that is predicted by economic theory. In analyzing daily data, we find evidence for significant contagion effects during the major EU crisis periods of May 2010 and August 2011, where contagion is defined as excess correlation in the residuals from a factor model incorporating global and regional market risk factors. Some of this excess correlation can be explained by quantifying the impact of shocks to aggregate volatility in the cross-section of expected returns - but only, it turns out, if one is extremely careful in accounting for the explosive nature of these shocks. We show that global markets have time-varying cross-sectional sensitivities to these shocks, and that high sensitivities strongly predict periods of financial crisis. Moreover, the pattern of temporal changes in correlation structure between volatility and returns is readily interpretable in terms of the major events of the periods in question.

Abstract:Analysis of financial contagion is considered to be one of the major issues in inter-national finance studies. Traditionally, dependence methods are adopted to verify the existence of financial contagion, which can only reflect partial characteristics of the relation between contagious countries and fail to offer a satisfactory determination of the contagious degree. In this paper, the existence of contagion is verified by Archimedean Copula change point testing method, by which a more comprehensive analysis of dependent character is conducted, and the contagious degree can be measured by tail dependence. The last part of the paper focuses on an empirical analysis of financial contagion of several Asian indexes.

Abstract:Using a dynamic spatial model, this paper studies the cross-countries risk contagion of stock markets during the pandemic outbreak and Ukraine-Russia conflict. We adopt five channels for modeling spatial interdependency between markets and measure short- and long-term impacts. The estimated results show that a change of COVID-19 or the conflict in one market has a negative impact on other markets. In addition, we construct a risk network based on these indirect effects, which visualizes risk transmissions between markets from five channels. We document that geographic proximity and diversification affect risk transmissions between markets via its impact on distinctive interdependencies. The pandemic and the conflict have serious repercussions for the stock markets located in the regions correlated more with the zones suffering from the two events, respectively. As a robust test, we explore heterogeneous effects in regions and periods. The impact of COVID-19 is negative in all regions, but the war is significant in the regions with Europe. The impact of COVID-19 on stock markets is significant during 2020–2021, and the impact of the conflict on stock markets is significant during 2022. Our study complements the risk contagion studies on cross-border stock markets from a spatiotemporal perspective and provides implications for policy-makers and investors.

Abstract:In this paper, we first determine the existence of structural changes in the dependence between time series of equity index returns of two markets using the change point testing method. The method is based on Archimedean copula functions, which are able to comprehensively describe dependence characteristics of random variables. The degree of financial contagion between markets is subsequently estimated using the tail dependence coefficient of copula functions before and after the change point. We empirically test our method by investigating financial contagion during the subprime crisis between the US S&P 500 index and five Asian markets, namely China, japan, Korea, Hong Kong and Taiwan. Our results show that a statistically significant change point exists in the dependence between the US market and all Asian stock markets except Taiwan. The upper tail dependence is larger after the time of change, implying the existence of contagion during the banking crisis between the US and the Asian economies. The degree of financial contagion is also estimated and found to be consistent with market events and media reports during that period. (C) 2012 Elsevier B.V. All rights reserved.

Abstract:Due to information asymmetry, spatial distance will affect the associated credit cooperation relationship among enterprises. This paper employed the real‐world economic data to construct the entropy spatial interaction complex network model, which effectively depicts the associated credit risk among enterprises with the consideration of the influence of spatial distance and regional economic development level. Based on the calculation experiment and the Moran index, this paper reveals the spatial correlation of the credit risk contagion in each region and builds the theoretical model for spatial correlation of credit risk contagion. The research findings indicate the facts as follows. Firstly, enterprises in regions with close spatial proximity or higher level of economic development are more likely to attract enterprises from other regions for cooperation. For instance, due to the close distance between cities and more advanced economy, the eastern coastal region in China presents more intensive enterprise cooperation with other regions. Second, the analysis using the global Moran index reveals a significant spatial credit risk contagion pattern in credit defaults during 2020, attributed to the impact of the COVID‐19 pandemic. Third, the risk contagion effect of long‐distance associated credit is more complex. With the increase of the infection rate of long‐distance linked credit risk, the system will enter a chaotic state, hindering accurate long‐term prediction.

Abstract:Contagion is an extremely important topic in finance. Contagion is at the core of most major financial crises, in particular the 2008 financial crisis. Although various approaches to quantifying contagion have been proposed, many of them lack a causal interpretation. We will present a new measure for contagion among individual currencies within the Foreign exchange market and show how the paths of contagion work within the Forex using causal inference. This approach will allow us to pinpoint sources of contagion and to find which currencies offer good options for diversification and which are more susceptible to systemic risk, ultimately resulting in feedback on the level of global systemic risk.

Assessing stock market contagion and complex dynamic risk spillovers during COVID-19 pandemic

Abstract:A very important area where COVID-19 has seriously disrupted is the global financial markets, where stock markets have experienced great turmoil. To shed light on the nature of this turmoil and to characterize nonlinear dynamics in inter-market risk transmission, we formally test the existence of inter-stock market contagion, identify the main channel once the presence of contagion has been established, and assess the upside and downside risk spillovers dynamically focusing on complexity during pre-COVID-19 and post-COVID-19 periods. Applying multiple measures including time-varying conditional value-at-risk based on copula theory, and sample entropy methods, considering a sample covering seven countries (USA, UK, France, Germany, Japan, Brazil, China) during the period from 4 January 2019 to 30 December 2020, we show that contagion is widely present among analysed stock markets with only a few exceptions and that "portfolio rebalancing" as opposed to "wealth constraint" occurs more as the main channel of transmission. All market pairings exhibit significant bilateral upside and downside spillovers after the outbreak of COVID-19. A significant shift in complexity of risk spillover dynamics is evident for most recipient countries following the shock of COVID-19, among which all but China display a downward shift. The findings of this paper could help regulators, politicians, and portfolio risk managers amid the uncertainty created by the COVID-19 pandemic.

Abstract:This paper investigates the contagion effects of the Global Financial Crisis (2007–2009) by examining ten sectors in six developed and emerging regions during different phases of the crisis. The analysis tests different channels of financial contagion across regions and real economy sectors by utilizing dynamic conditional correlation from the multivariate Fractionally Integrated Asymmetric Power ARCH (FIAPARCH) model. Evidence shows that the GFC can be characterized by contagion effects across regional stock markets and regional financial and non-financial sectors.However, Developed Pacific region and some sectors in particular Consumer Goods, Healthcare and Technology across all regions seem to be less affected by the crisis, while the most vulnerable sectors are observed in the emerging Asian and European regions. Further, the analysis on a crisis phase level indicates that the most severe contagion effects exist after the failure of Lehman Brothers limiting the effectiveness of portfolio diversification.

Abstract:This paper studies the spread of the Global Financial Crisis of 2007–2009 from the financial sector to the real economy by examining ten sectors in 25 major developed and emerging stock markets. The analysis tests different channels of financial contagion across countries and sectors and finds that the crisis led to an increased co-movement of returns among financial sector stocks across countries and between financial sector stocks and real economy stocks. The results demonstrate that no country and sector was immune to the adverse effects of the crisis limiting the effectiveness of portfolio diversification. However, there is clear evidence that some sectors in particular Healthcare, Telecommunications and Technology were less severely affected by the crisis.

Abstract:This study introduces a new measure of financial contagion. We argue that a rapid increase in correlations between two series is necessary but not sufficient for contagion to occur, and develop a contagion test that combines dynamic conditional correlations with time-varying Granger causality. We empirically illustrate our new approach using systemic risk data covering the period 1996-2023. We show that there are periods when correlations increase rapidly without causality, as well as periods when causality is present but correlations do not increase. The proposed test enables data-driven detection of contagion episodes and provides a clear distinction between interconnectedness and contagion.

Abstract:International economic exchanges have become more frequent, and the degree of the mutual influences of investor sentiment in the stock markets of various countries has been increasing. Therefore, the study of cross‐country spillover effects of investor sentiment is of great relevance to the analysis of financial market linkage and the diffusion mechanisms between countries. This study examined the directions and levels of investor sentiment spillovers in 10 countries from 2003 to 2020 by constructing aggregate and directional spillover indices and analyzing the static and dynamic characteristics as well as the network structures of the spillover effects. The results revealed that (1) investor sentiment had significant cross‐country spillover effects and their intensities were time‐varied, with the total sentiment spillover index rising sharply in response to extreme events, such as the subprime mortgage crisis, the European sovereign debt crisis, the United Kingdom's (U.K.) Brexit policy, and the coronavirus pandemic. (2) The spillover effects were impacted by the level of economic and financial development. Overall, developed countries had higher levels of spillover than did developing countries. (3) Countries that were highly correlated with extreme events had stronger spillover effects. For example, the United States and the U.K. were the main net "exporters" of sentiment during the subprime crisis, and Germany became the top "exporter" during the European sovereign debt crisis. Our findings have important implications for policymakers who aim to understand capital markets correlations and promote regulatory coordination across countries.

Abstract:Financial contagion was often observed during the recent financial crisis, which indicates a critical need for a new and fundamental understanding of its dynamics. Drawing analogies with the extinction analysis a technique widely used in the study of ecosystems we focus on modeling and analyzing the financial contagion in a system where a large number of financial institutions are randomly connected by direct balance sheet linkages owing to their lending or borrowing relationships. We propose a simple contagion algorithm to study the effect of several determinants, such as the topology of a financial network, exposure ratio, leverage ratio, and liquidation ratio. We find that the financial contagion weakens with the growth of a network's connectivity to some extent. Therefore, a financial system with higher connectivity is more stable or robust. We also find that the exposure ratio increases the risk of financial contagion, but both the leverage ratio and liquidation ratio have negative relationships with financial contagion.

Abstract:It is unclear how a natural disaster such as earthquake affects disaster-stricken firms? industry peers located in other countries. While those industry peers might benefit from the disaster due to the competitive advantage gained over the disaster-stricken firms (positive competitive effect), they might also suffer from the disaster due to their linkages to the disaster-stricken firms (negative contagion effect). Based on a natural experiment in which a series of earthquakes struck Kumamoto, Japan?s Silicon Island, in April 2016, we find that the earthquakes have a negative impact on the stock returns of the semiconductor manufacturers located in China, suggesting that the contagion effect overweighs the competitive effect. Moreover, the negative impact is more pronounced for firms with supply chain connections with Japanese firms. However, we also find a positive impact among Chinese firms with high inventory turnover and customer concentration. Overall, our research reveals the dynamic effects of a natural disaster across national borders, urging firms to pay attention to the negative contagion effect through supply chain linkages and the positive competitive effect resulting from better operational efficiency.

Abstract:This paper suggests an alternative approach to measuring systemic risk in financial markets by examining the interconnectedness among heterogeneous investors. Utilizing variance decomposition and a trading database from the Korea Stock Exchange spanning 2002-2018, we find that systemic risk, as quantified by total connectedness based on microlevel investor activity, intensifies during both domestic and global financial crises. In addition, our analysis indicates that retail investors, often termed noise traders, are pivotal contributors to the propagation of financial shocks. We also find that portfolios constructed by the sensitivity of total connectedness yield additional returns. This study could enhance our understanding of the contagion effect by incorporating the investor perspective, and the findings could offer valuable insights for policy-makers and regulators.
Estimating Contagion Mechanism in Global Equity Market with Time-Zone Effect

Abstract:This paper proposes a time-zone vector autoregression (VAR) model to investigate comovements in the global financial market. Analyzing daily data from 36 national equity markets, we explore the subprime and European debt crises using static analysis and the COVID-19 crisis through a rolling window method. Our study of comovements using VAR coefficients reveals a resonance effect in the global system. Findings on densities and assortativities suggest the existence of the transmission mechanism in all periods and abnormal structural changes during the crises. Strength analysis uncovers the information transmission mechanism across continents over normal and turmoil periods and emphasizes specific stock markets' unique roles. We examine dynamic continent strengths to demonstrate the contagion mechanism in the global equity market over an extended period. Incorporating the time-zone effect significantly enhances the VAR model's interpretability. Signed networks provide more information on global equity markets and better identifies critical contagion patterns than unsigned networks.
