Abstract:Should businesses worry about climate risk because doing so is good for their bottom line, or because their responsibilities ought to go beyond mere financial returns to shareholders? What if expanding one’s lens to include environmental, social, and corporate governance turns out to be good for business? What if not? These fundamental questions lie at the core of numerous ambitious efforts to align tools and resources of finance with global action to address climate change. And they have been raised again with alarm in recent weeks after the head of responsible investment for HSBC Asset Management, appearing at a Financial Times “Moral Money” event, gave a talk that was neither responsible nor moral.

Abstract:There is growing awareness of the fact that the financial system can play a major role in achieving the global climate and sustainability targets by driving new green investments. However, financial actors are not pricing yet climate risks and opportunities in their portfolios’ risk management strategies, thus exposing investors, the economy and society to new sources of financial instability from carbon stranded assets. In this article, we present the characteristics of climate financial risks, we discuss why traditional approached don’t allow to integrate such risks in climate scenarios and why it matters for climate and financial policies' assessment. Then, we discuss a growing stream of research in climate finance risk metrics and methods (e.g. Climate Value at Risk, Climate Spread, Climate Stress-test) to assess investors’ exposure to forward-looking climate risks, price such risks in financial contracts and investors’ portfolios, and evaluate the largest losses that could lead to financial instability.
Climate-related financial risks as a governance challenge: An inclusive international public policy proposal

Abstract:This study focuses on climate-related financial risks as a governance issue, which drives our attention to the quality of stakeholders’ interactions. The theoretical approach is undertaken through the institutional literature lens, along with the works of Rawls (1971, 2001) and Sen (1992, 2000, 2009), and contributions from the conceptions of co-creation and inclusive development. The applied analysis is carried out by connecting climate change to financial risks under a scenario of uncertainty (Bolton, Despres, Pereira da Silva, Samama, & Svartzman, 2020; TCFD, 2017; Daniel, Litterman, & Wagner, 2019; Carney, 2016; Maier et al., 2016; NGFS, 2018, 2019). The core objective of this study is to present a public policy proposal that aims to support effective international climate-related agreements, from a procedural perspective. To this end, we start by presenting an institution, which is broken down into three propositions. This process enables us to undertake a critical analysis from a technical and normative standpoint. The latter is based on Bush (1987). The main contribution of this study is the rationale underlying that the best set of policies to face climate change issues is that representing agents’ strong engagement and commitment. Finally, although the applied analysis focuses on climate change issues, the discussion conducted here can be reproduced in other areas.

Abstract:We use new data measuring forward-looking physical climate risk at the firm level to examine the impact of climate risk on capital structure. We find that greater climate risk leads to lower leverage in the post-2015 period, i.e., after the Paris Agreement. Our results hold after controlling for firm characteristics known to determine leverage, including credit ratings and several fixed effects. Our evidence shows that the reduction in debt related to climate risk is shared between a demand effect (the firm’s optimal leverage decreases) and a supply effect (lenders, especially bankers, reduce their lending to companies with the greatest risk).

Abstract:We examine whether and how institutional investors respond to mandatory climate risk disclosure. We exploit the staggered adoption of a climate risk disclosure regulation by U.S. states that made the disclosure mandatory for insurers. Leveraging detailed data on insurers' investment portfolios, we document a decline in the proportion of carbon-intensive bonds in the corporate-bond portfolios of the insurers that become subject to the mandate, as compared to the insurers not required to disclose. Our findings provide early evidence that climate risk disclosure affects insurers' investment decisions.

Abstract:Climate-related risks have become a major concern for financial regulators and can pose a significant threat to financial stability. In this paper, we first propose a theoretical framework for the transmission of climate risks to financial institutions and the financial system. We then estimate the influence of physical and transition risks on the European financial system through bank-level and system-wide measures of financial stability. We find that Scope 3 greenhouse gas emissions, chronic and acute climate risks negatively affect financial stability at both the financial institution and system levels. Temperature anomalies, heat waves, wildfires and droughts are among the most significant risks. As Europe warms twice as fast as the rest of the world, our theoretical and empirical results urge regulators to mandatorily require the assessment and disclosure of corporate climate risks to allow banks to adjust their prudential capital requirements.

Abstract:The Lancet Commission on Health and Climate Change last month concluded that climate change is a risk to public health (N. Watts et al. Lancet http://doi.org/56b; 2015). In the same week, a Dutch court ordered the government of the Netherlands to improve its reduction of greenhouse-gas emissions to protect the population from harm and to keep the country habitable by safeguarding the environment (see Nature http://doi.org/559; 2015). We suggest that this court order is closely studied by other countries. If governments do not act, they should expect lawsuits from families who lost relatives during, say, the heatwaves in Europe in 2003 or in Pakistan and India this year.

Abstract:Research summary We estimate firm‐level physical risk from climate change based on managerial evaluation and firms' exposure to climate hazard events, and find that climate risk results in unfavorable corporate financing terms related to bank loans (higher interest paid, higher likelihood of being required to collateralize the loan, and greater number of covenant constraints). Firms that take measures aimed at managing climate risk, including corporate climate strategy, board‐level governance, specific or integrated process to cope with climate change, climate opportunities, and climate policy involvement, are able to mitigate the negative impact of climate risk on loan contracting. We further find that higher climate risk level is associated with inferior financial performance and higher default probability, which potentially lead to more stringent loan terms. Managerial summary We examine how a firm's exposure to climate risk affects its financing terms from bank loans. Climate risk exposure is assessed by firm managers and also reflects the degree to which the firm is subject to climate‐induced natural disasters. The results show that, if exposed to higher climate risk, which hurts financial performance and heightens default likelihood, firms face higher interest rates and more stringent collateral and covenant constraints when borrowing from banks. Nevertheless, firm managers could significantly mitigate this adverse climate impact on loan financing by integrating climate change into business strategy, having the board take direct responsibility for climate change issues, establishing a climate change‐focused risk management process, seeking business opportunities from climate change, and engaging in activities that influence climate policies.

Abstract:Climate-related financial risks have become a crucial concern in financial policymaking. This recent development is propelled by concerns that financial markets have underestimated, and are unprepared for, the costs and losses that will follow as the effects of climate change escalate. It is also driven by the enormous scale of investments required to facilitate the transition to a low-emission society. The Recommendations of the Task Force on Climate-related Financial Disclosures (TCFD) are one example of a response to these developments in the realm of financial policymaking. They aim to encourage disclosure of climate-related risks, by introducing new categories of risk – namely, physical risk and transition risk. This article examines the new categorization of risks and discusses both its integration into non-binding reporting guidelines in the European context and its potential for broader adoption. The impact of climate risk on firm performance and financing choices: An international comparison

Abstract:Increasingly adverse climatic conditions have created greater systematic risk for companies throughout the global economy. Few studies have directly examined the consequences of climate-related risk on financing choices by publicly listed firms across the globe. We attempt to do so using the Global Climate Risk Index compiled and published by Germanwatch (Kreft & Eckstein, 2014), which captures at the country level the extent of losses from extreme weather events. As expected, we find the likelihood of loss from major storms, flooding, heat waves, etc. to be associated with lower and more volatile earnings and cash flows. Consistent with policies that attempt to moderate such effects, we show that firms located in countries characterized by more severe weather are likelier to hold more cash so as to build financial slack and thereby organizational resilience to climatic threats. Those firms also tend to have less short-term debt but more long-term debt, and to be less likely to distribute cash dividends. In addition, we find that certain industries are less vulnerable to extreme weather and so face less climate-related risk. Our results are robust to using an instrumental variable approach, a propensity-score-matched sample, and path analysis, and remain unchanged when we consider an alternative measure of climate risk. Finally, our conclusions are invariant to the timing of financial crises that can affect different countries at different times.

Abstract:Purpose The study aims to assess the effectiveness of prevailing methods for quantifying physical climate risks. Its goal is to evaluate their utility in guiding financial decision-making within the real estate industry. Whilst climate risk has become a pivotal consideration in transaction and regulatory compliance, the existing tools for risk quantification frequently encounter criticism for their perceived lack of transparency and comparability. Design/methodology/approach We utilise a sequential exploratory mixed-methods analysis to integrate qualitative aspects of underlying tool characteristics with quantitative result divergence. In our qualitative analysis, we conduct interviews with companies providing risk quantification tools. We task these providers with quantifying the physical risk of a fictive pan-European real estate portfolio. Our approach involves an in-depth comparative analysis, hypothesis tests and regression to discern patterns in the variability of the results. Findings We observe significant variations in the quantification of physical risk for the pan-European portfolio, indicating limited utility for decision-making. The results highlight that variability is influenced by both the location of assets and the hazard. Identified reasons for discrepancies include differences in regional databases and models, variations in downscaling and corresponding scope, disparities in the definition of scores and systematic uncertainties. Practical implications The study assists market participants in comprehending both the quantification process and the implications associated with using tools for financial decision-making. Originality/value To our knowledge, this study presents the initial robust empirical evidence of variability in quantification outputs for physical risk within the real estate industry, coupled with an exploration of their underlying reasons.

THE PROBLEMS OF ECONOMY

Abstract:The article is aimed at identifying, firstly, the features and the ways in which climate change influences the profile of financial business, and secondly, financial risks modification while taking into account climate change risks. Climate change is global, it causes new challenges for corporations, financial institutions and central banks, and for economy, as a whole. Statistics on the scale of the threatening impact produced by climate-re;ated risks on economy and its financial sector are presented. It is noted that the aggregate impact of climate change risks significantly exceeds the losses from the financial markets collapse. In particular, due to the natural disasters in 2020, the world economy suffered losses of about US$ 200 billion. The properties of climate-related risks are systematized and generalized, including the following: unpredictability, radical uncertainty, complex dynamics, chain effect, irreversibility, nonlinearity. Due to the high level of uncertainty, the problem of integrating climate change risks into the risk management system of financial institutions remains particularly complex. The ways in which risks generated by global climate change transform into financial risks are determined. It is noted that, despite the threatening impact of damage caused by extreme weather events and climate catastrophes, the management of these risks is still characterized by a low level of penetration into the system of risk-oriented management of financial institutions. In order for the financial business to effectively manage risks taking into account climate change, innovative approaches of strategic importance have been suggested, namely, green bonds and disaster bonds. The financial stability and sustainable dynamic development of economy will depend on the performance of financial institutions in implementing their policies in this area
The Risk and Policy Space for Loss and Damage: Integrating Notions of Distributive and Compensatory Justice with Comprehensive Climate Risk Management

Abstract:The Warsaw Loss and Damage Mechanism holds high appeal for complementing actions on climate change adaptation and mitigation, and for delivering needed support for tackling intolerable climate related-risks that will neither be addressed by mitigation nor by adaptation. Yet, negotiations under the UNFCCC are caught between demands for climate justice, understood as compensation, for increases in extreme and slow-onset event risk, and the reluctance of other parties to consider Loss and Damage outside of an adaptation framework. Working towards a jointly acceptable position we suggest an actionable way forward for the deliberations may be based on aligning comprehensive climate risk analytics with distributive and compensatory justice considerations. Our proposed framework involves in a short-medium term, needs-based perspective support for climate risk management beyond countries ability to absorb risk. In a medium-longer term, liability-based perspective we particularly suggest to consider liabilities attributable to anthropogenic climate change and associated impacts. We develop the framework based on principles of need and liability, and identify the policy space for Loss and Damage as composed of curative and transformative measures. Transformative measures, such as managed retreat, have already received attention in discussions on comprehensive climate risk management. Curative action is less clearly defined, and more contested. Among others, support for a climate displacement facility could qualify here. For both sets of measures, risk financing (such as ‘climate insurance’) emerges as an entry point for further policy action, as it holds potential for both risk management as well as compensation functions. To quantify the Loss and Damage space for specific countries, we suggest as one option to build on a risk layering approach that segments risk and risk interventions according to risk tolerance. An application to fiscal risks in Bangladesh and at the global scale provides an estimate of countries’ financial support needs for dealing with intolerable layers of flood risk. With many aspects of Loss and Damage being of immaterial nature, we finally suggest that our broad risk and justice approach in principle can also see application to issues such as migration and preservation of cultural heritage.

Abstract:Both the physical and transition-related impacts of climate change pose substantial macroeconomic risks. Yet, markets still lack credible estimates of how climate change will affect debt sustainability, sovereign creditworthiness and the public finances of major economies. We present a taxonomy for tracing the physical and transition impacts of climate change through to impacts on sovereign risk. We then apply the taxonomy to the UK’s potential transition to net zero. Meeting internationally agreed climate targets will require an unprecedented structural transformation of the global economy over the next two or three decades. The changing landscape of risks warrants new risk management and hedging strategies to contain climate risk and minimise the impact of asset stranding and asset devaluation. Yet, conditional on action being taken early, the opportunities from managing a net zero transition would substantially outweigh the costs.

Abstract:Mandatory disclosure of physical climate risks to businesses is planned or being implemented in many countries. This raises the question, how viable is it to link increasing physical climate risk, expressed as extreme events, to an individual business. We demonstrate how the characteristics of increasing frequency, magnitude and duration of extreme events impact a hypothetical business supply chain using the analogy of a spider's web, where an extreme event impacting a strand of the web (supply/market line) impacts the efficiency of the web (supply chain). We demonstrate that our hypothetical business, located in the centre of the web, can be unaffected by a very large number of extreme events, or be severely impacted by a small number of events, depending on exactly where the event occurs and the properties of the event. This implies that a business cannot assess physical climate risk based on a change in the frequency of events; the business needs to know the precise location of the events, as well as the magnitude and duration of each event. This information is not available and is unlikely to ever be available from climate model projections. Therefore, individual businesses required to disclose future physical climate risk are very unlikely to be able to provide useful quantitative assessments. We recommend that a business-specific storyline approach to future risk is used where multiple lines of evidence are woven into a risk assessment, including climate projections. Generic top-down prescriptions of future scenarios are very likely to lead to misrepresentation of risk and very poor outcomes for business, investors or financial regulators seeking to build resilience to future climate change.

Litigating climate change through international law: Obligations strategy and rights strategy

Abstract:Abstract Litigation has presented itself as a serious means to vindicate normative commitments about climate change by forcing governments to review their policy priorities. Today, the use of such litigation is not limited to the domestic arena. International law now provides the new principal avenue for such litigation. Two litigation strategies stand out: obligations strategy and rights strategy. Obligations strategy consists of bestowing an erga omnes character to existing obligations regarding the protection of the global environment, thereby providing standing for a non-injured party before international courts. Rights strategy, on the other hand, significantly increases in practice. It consists in the invocation, before national and international courts, of remedies for environmental damages through the legal categories of human rights law. This article sheds light on the potential and limits of these litigation strategies in international law. The argument builds on the specific evolution in the legal architecture of international obligations under the United Nations Framework Convention on Climate Change (UNFCCC). The current structure of the UNFCCC now makes it substantially impossible to bring a claim against individual states regarding their specific measures against climate change. The article, by referring to the history of drafting which produced the specific structure, questions the ability of these litigation strategies to remedy the lack of international consensus and to accommodate the technical intricacy of how to turn normative commitments into actual action for climate change.

Abstract:This paper develops a market-based framework to study the first and second-round effects of tail climate risks in the financial sector. Our framework identifies the financial institutions most vulnerable to physical and transition climate risks and tests whether climate risks can generate contagion effects within the financial sector. Based on the securities of large European financial institutions from 2005 to 2022, we show that, unlike physical risks, transition risks significantly and increasingly influence systemic risk in the financial sector. The exposure to transition risks appears lower for financial institutions with cleaner investment and lending portfolios and with a long-term orientation, implying that regulators and financial institutions have levers to mitigate financial risks arising from climate change.

Abstract:Widespread changes to climate-sensitive systems are placing increasing demands on risk assessments as a foundation for managing climate risk. Yet research on topics ranging from compounding and cascading risks, to deep uncertainty and bottom-up risk assessment methods have foregrounded the need for an integrated approach that explicitly addresses systemic complexity. Drawing on the field of systems thinking, we point to three key concepts—boundary critique, multi-methodology, and second-order learning—that together can enable risk assessments to better confront systemic complexity.

Abstract:Climate Change Economics, Ahead of Print. This study reviews how climate change could be considered an additional source of financial market risk using a bibliometric methodology. We find that the primary impetus for academics' research into these concerns has come from significant international climate change events, e.g., the adoption of the Paris Climate Agreement. Ecological Economics, Energy Policy, and Energy Economics emerge as the major journals of the existing research output. The bibliographic coupling analysis of the corpus further reveals the existence of five major themes. The first theme evaluates the climate risk and explores mechanisms by which can financial risks be impacted by climate change. The second theme talks about the losses brought on by climate change. The third theme talks about how climate finance products, such as green bonds, green securities, and green insurance, are created and issued, as well as how they help to address and mitigate climate risks. The fourth theme examines how the current financial policy frameworks and instruments can be optimized and adapted in light of the considerable degree of uncertainty that surrounds climate change. The fifth theme discusses the climate-related financial risk modeling. We provide a summary of the development of these themes as well as the future direction to be explored.

Abstract:We propose a novel methodological framework to assess the exposure of the financial system to climate policy risks. We extend the notion of climate policy risk scenarios in order to go beyond the mere fossil fuel production sector and encompass the indirect effects through key economic sectors such as energy-intensive sectors, housing and finance. Our methodology can be applied both bottom-up using micro-economic data and top-down using aggregate macro-economic sectoral data. As an illustration, we conduct and assessment of the exposures of European financial institutions through their portfolio of European and US equity holdings and loans. We find that the direct exposure to fossil fuel production sector and energy-intensive sectors, while limited overall, is important for investment funds. In turn, banks and pension funds have important exposures to investment funds, and thus bear important indirect exposure to fossil fuel. Further, the housing sector can potentially act as a trigger of a shock which then amplifies through the financial system.
