Abstract:We develop a credit market model with adverse selection where risk-neutral bor- rowers self select because lenders make use of a costly screening technology. The model has some features which are similar to the Rothschild-Stiglitz adverse selec- tion model. If an equilibrium exists it is a separating equilibrium, and there exist parameter values for which an equilibrium does not exist. Equilibrium contracts are debt contracts, and this is robust to randomization, in contrast to results for the costly state verification model. This framework can be extended to permit optimal financial intermediary structures, and it potentially has many applications.

This is done within a continuous-time framework, where the relevant state variable is assumed to follow an arithmetic Brownian motion (ABM). ABM can take negative values and has very realistic feature compared with geometric Brownian motion (GBM). Using Chapter 11 of U.S. Bankruptcy Code as a costly screening device, we can characterize which firm will choose private workouts (in the form of strategic debt service) and which will choose to file for the Chapter 11 Bankruptcy procedure (in the form of debt-equity swap) when the firm is in financial distress. Using arguments similar to equilibrium refinements, we give a clear picture of how the debt holders' beliefs about the firm's types are updated according to the state variable and the firm's default behavior, and describe optimal strategies of both parties under those beliefs.

Abstract:We introduce a simple adverse selection problem arising in credit markets into a standard textbook real business cycle model.There is a continuum of households and a continuum of anonymous producers who produce the final goods from intermediate goods.These producers do not have the resources to make up-front payments to purchase inputs and must do so by borrowing from competitive financial intermediates.However, lending to these producers is risky: honest borrowers will always pay off their debt, but dishonest borrowers will always default.This gives rise to an adverse selection problem for financial intermediaries.In a continuous-time real business cycle setting we show that such adverse selection generates multiple steady states and both local and global indeterminacy, and can give rise to equilibria with probabilistic jumps in credit, consumption, investment and employment driven by Markov sunspots under calibrated parameterizations and fully rational expectations.Introducing reputational effects eliminates defaults and results in a unique but still indeterminate steady state.Finally we generalize the model to firms with heterogeneous and stochastic productivity, and show that indeterminacies and sunspots persist.

Abstract:This paper identifies and addresses dynamic selection problems in online learning algorithms with endogenous data. In a contextual multi-armed bandit model, a novel bias (self-fulfilling bias) arises because the endogeneity of the data influences the choices of decisions, affecting the distribution of future data to be collected and analyzed. We propose an instrumental-variable-based algorithm to correct for the bias. It obtains true parameter values and attains low (logarithmic-like) regret levels. We also prove a central limit theorem for statistical inference. To establish the theoretical properties, we develop a general technique that untangles the interdependence between data and actions.

Abstract:We consider the problem of maximizing expected utility for a power investor who can allocate his wealth in a stock, a defaultable security, and a money market account. The dynamics of these security prices are governed by geometric Brownian motions modulated by a hidden continuous time finite state Markov chain. We reduce the partially observed stochastic control problem to a complete observation risk sensitive control problem via the filtered regime switching probabilities. We separate the latter into pre-default and post-default dynamic optimization subproblems, and obtain two coupled Hamilton-Jacobi-Bellman (HJB) partial differential equations. We prove existence and uniqueness of a globally bounded classical solution to each HJB equation, and give the corresponding verification theorem. We provide a numerical analysis showing that the investor increases his holdings in stock as the filter probability of being in high growth regimes increases, and decreases his credit risk exposure when the filter probability of being in high default risk regimes gets larger.

Abstract:How does firm dynamically adjust its capital and debt structure in response to interest rate risk? Using micro-data, I find that bond spread increases more than loan spread and firms rebalance towards bank loans and away from corporate bonds in response to unexpected monetary tightening. I explain this pattern in a heterogeneous agents New Keynesian model by making bank loans safer (collateralized) than market debt but issued at a greater intermediation cost. Large firms with ample debt capacity are relatively better at bearing this cost and the substitution takes place following an unanticipated rate hikes, while small constrained firms tend to issue more equity. This causes credit to be reallocated from constrained productive to unconstrained firms, exacerbating the economy’s capital misallocation. Additionally, debt structure affects firm's investment sensitivity to interest rate risk: firms with higher loan share reduce investment more aggressively when interest rate rises.

Abstract:This paper investigates portfolio selection within a continuous-time financial market with regime-switching and beliefs-dependent utilities. The market coefficients and the investor's utility function both depend on the market regime, which is modeled by an observable finite-state continuous-time Markov chain. The optimization problem is formulated by aggregating expected certainty equivalents under different regimes, leading to time-inconsistency. Utilizing the equilibrium strategy, we derive the associated extended Hamilton-Jacobi-Bellman (HJB) equations and establish a rigorous verification theorem. As a special case, we analyze equilibrium portfolio selection in a beliefs-dependent risk aversion model. In a bull regime, the excess asset returns, volatility, and risk aversion are all low, while the opposite holds in a bear regime. Closed-form solutions in the CRRA preference regime model of bull and bear markets are obtained, which is expressed by a solution to four-dimensional non-linear ODEs. The global existence of the ODEs is proven and we verify the equilibrium solution rigorously. We show that the equilibrium investment strategy lies between two constant Merton's fractions. Additionally, in our numerical experiment, the equilibrium proportion allocated in the risky asset is greater in a bull regime than in a bear regime and the equilibrium proportion increases with time in a bull regime while decreasing in a bear regime.

Abstract:Journal of Algorithms &Computational Technology, Volume 18, Issue , January-December 2024. In this paper we present a new approach to solve a risk default, under asymmetric information, between Micorfinance Institutions MFIs and borrowers excluded from the conventional financial systems (financial exlusion). To solve this problem we propose the model, as a system of two differential equations to describe the evolution of some safe and risky borrowers. In fact, the population of borrowers is divided into two compartments: Safe and Risky having an interaction, it is a SR model. With numerical simulations of the SR model, we can describe the evolution of some safe and risky borrowers. The result provides to manage the portfolios of all agencies controlled from the MFIs, by predictions of safe and risky borrowers. Then, define or redefine the management strategies of development and investment, and thus strengthen financial inclusion.

Abstract:This paper develops a theory of how risk is assessed and priced through the business cycle by developing an intuitive model in which there is uncertainty about whether outcomes depend on the risk-management skills of banks or are just based on luck, in the spirit of Piketty’s (1995) model of “left-wing” and “right-wing” dynasties. Periods of sustained banking profitability cause all agents to rationally elevate their estimates of bankers’ skills, despite the uncertainty about what is driving outcomes. Everybody consequently becomes sanguine about bank risk, credit spreads decline, and banks choose increasingly risky assets. Conditional on subsequently observing unexpectedly high defaults, beliefs can endogenously shift to put more weight on outcomes being luck-driven, and this causes credit spreads to widen and may be enough to trigger a crisis. Regulatory implications of the analysis are extracted.

Abstract:Recent studies on fairness in automated decision making systems have both investigated the potential future impact of these decisions on the population at large, and emphasized that imposing ''typical'' fairness constraints such as demographic parity or equality of opportunity does not guarantee a benefit to disadvantaged groups. However, these previous studies have focused on either simple one-step cost/benefit criteria, or on discrete underlying state spaces. In this work, we first propose a natural continuous representation of population state, governed by the Beta distribution, using a loan granting setting as a running example. Next, we apply a model of population dynamics under lending decisions, and show that when conditional payback probabilities are estimated correctly 1) ``optimal'' behavior by lenders can lead to ''Matthew Effect'' bifurcations (i.e., ''the rich get richer and the poor get poorer''), but that 2) many common fairness constraints on the allowable policies cause groups to converge to the same equilibrium point. Last, we contrast our results in the case of misspecified conditional probability estimates with prior work, and show that for this model, different levels of group misestimation guarantees that even fair policies lead to bifurcations. We illustrate some of the modeling conclusions on real data from credit scoring.

Abstract:The majority of bank liabilities are deposits typically not withdrawn for extended periods.We propose a dynamic model of banks in which depositors forecast banks' leverage and default decisions, and withdraw optimally by trading off current against future liquidity needs.Endogenous deposit maturity creates a time-varying dilution problem that has major effects on bank dynamics.Interest rate cuts produce delayed increases in bank risk which are stronger in low rate regimes.Deposit insurance can exacerbate the deposit dilution and amplify the increase in bank risk.

Abstract:We develop a dynamic asset pricing model with two investors with money illusions and heterogeneous beliefs about some aspects of the economy. The model is tractable and delivers closed forms for all equilibrium quantities. The study shows that money illusion leads the nominal shock risk to generate spillover effects on the real side of the economy and affects all equilibrium quantities, even without inflation disagreement. We find that bond yields increase, but the stock price decreases, as money illusion increases. Bond yield and stock price volatilities increase with fundamental disagreement, while the latter decreases with inflation disagreement. We also discover that the stock risk premium is inverse-U shaped as inflation disagreement increases. Moreover, we find that the optimistic investor holds positions in real bonds and stocks, and shorts the nominal bond to hedge against the risk of market changes, which is in line with the pessimistic investor's beliefs.
Dynamic portfolio selection for nonlinear law-dependent preferences

Abstract:This paper addresses the portfolio selection problem for nonlinear law-dependent preferences in continuous time, which inherently exhibit time inconsistency. Employing the method of stochastic maximum principle, we establish verification theorems for equilibrium strategies, accommodating both random market coefficients and incomplete markets. We derive the first-order condition (FOC) for the equilibrium strategies, using a notion of functional derivatives with respect to probability distributions. Then, with the help of the FOC we obtain the equilibrium strategies in closed form for two classes of implicitly defined preferences: CRRA and CARA betweenness preferences, with deterministic market coefficients. Finally, to show applications of our theoretical results to problems with random market coefficients, we examine the weighted utility. We reveal that the equilibrium strategy can be described by a coupled system of Quadratic Backward Stochastic Differential Equations (QBSDEs). The well-posedness of this system is generally open but is established under the special structures of our problem.

Dynamic Financial Constraints: Distinguishing Mechanism Design from Exogenously Incomplete Regimes

Abstract:We formulate and solve a range of dynamic models of constrained credit/insurance that allow for moral hazard and limited commitment. We compare them to full insurance and exogenously incomplete financial regimes (autarky, saving only, borrowing and lending in a single asset). We develop computational methods based on mechanism design, linear programming, and maximum likelihood to estimate, compare, and statistically test these alternative dynamic models with financial/information constraints. Our methods can use both cross-sectional and panel data and allow for measurement error and unobserved heterogeneity. We estimate the models using data on Thai households running small businesses from two separate samples. We find that in the rural sample, the exogenously incomplete saving only and borrowing regimes provide the best fit using data on consumption, business assets, investment, and income. Family and other networks help consumption smoothing there, as in a moral hazard constrained regime. In contrast, in urban areas, we find mechanism design financial/information regimes that are decidedly less constrained, with the moral hazard model fitting best combined business and consumption data. We perform numerous robustness checks in both the Thai data and in Monte Carlo simulations and compare our maximum likelihood criterion with results from other metrics and data not used in the estimation. A prototypical counterfactual policy evaluation exercise using the estimation results is also featured.

Abstract:We present a dynamic general equilibrium model of production economies with adverse selection in the financial market to study the interaction between funding liquidity and market liquidity and its impact on business cycles. Entrepreneurs can take on short-term collateralized debt and trade long-term assets to finance investment. Funding liquidity can erode market liquidity. High funding liquidity discourages firms from selling their good long-term assets since these good assets have to subsidize lemons when there is information asymmetry. This can cause a liquidity dry-up in the market for long-term assets and even a market breakdown, resulting in a financial crisis. Multiple equilibria can coexist. Credit booms combined with changes in beliefs can cause equilibrium regime shifts, leading to an economic crisis or expansion.

Abstract:We study the nancing of speculative asset-market booms in a standard framework with heterogeneous beliefs and short-sales constraints. Cash-constrained optimists use their asset holdings as collateral to raise debt nancing from less optimistic creditors. Through state-contingent renancing, short-term debt allows the optimists to reduce debt payment in upper states which they assign higher probabilities to, but at the expense of greater rollover risk if the asset fundamental deteriorates at the debt maturity. In contrast, long-term debt allows the optimists to hedge their nancing cost in downturns. Our model identies distinctive e¤ects of initial and future belief dispersion in driving a short-term credit boom, which can in turn fuel an asset-market boom. Our model highlights the important e¤ects of agentsdebt-maturity and leverage choices on asset market equilibrium.

Abstract:Access to capital is a major constraint for economic growth in the developing world. Yet those attempting to lend in this space face high defaults due to their inability to distinguish creditworthy borrowers from the rest. In this paper, we propose two novel scoring mechanisms that incentivize community members to truthfully report their signal on the creditworthiness of others in their community. We first design a truncated asymmetric scoring-rule for a setting where the lender has no liquidity constraints. We then derive a novel, strictly-proper VCG scoring mechanism for the liquidity-constrained setting. Whereas Chen et al. [2011] give an impossibility result for an analogous setting in which sequential reports are made in the context of decision markets, we achieve a positive result through appeal to interim beliefs about the reports of others in a setting with simultaneous <a class="link-external link-http" href="http://reports.Moreover" rel="external noopener nofollow">this http URL</a>, the use of VCG methods allows for the integration of linear belief aggregation methods.

Abstract:The present paper evaluates the importance of belief updating for the prevalence of the disposition effect – the reluctance to sell assets at losses as compared to gains. In particular, the present paper studies whether restricting choices in investment risk taking decisions motivates different learning from the decision outcomes and whether such differences in learning cause differences in the emergence of the disposition effect. The results show that investors learn from negative outcomes more like Bayesians if their risk-taking decisions are restricted. Causal mediation analysis reveals that such differences in learning increases the probability to sell after losses, which improves the overall investment performance. Compared to gains, the differences in learning after losses explain also why investors making active risk-taking choices are less likely to sell after losses as compared to gains, while the effect is reversed when choices are restricted. These findings suggest that restricting the discretion in decisions influences the way investors learn from decision outcomes and these differences in learning can explain puzzling differences in the risk-taking behavior of individual investors.
