Bubbly Leverage Cycles

Abstract:We propose a tractable framework of endogenous leverage cycles with asset bubbles in an infinite-horizon production economy. Entrepreneurs are heterogeneous in productivity and face leverage constraints stemming from the moral hazard problem in the lending market. An intrinsically useless bubble asset can attain value in equilibrium, as it helps borrowers obtain more debt in imperfect financial markets. However, the presence of an asset bubble can either relax or tighten borrowers' debt-to-net-worth ratio, thereby either encouraging or hindering long-run growth. The model generates a variety of dynamic equilibria, even with deterministic and time-invariant fundamentals, including monotonic, hump-shaped, periodic, and chaotic equilibria with recurrent lending market collapse. In particular, the model generates endogenous boom-bust cycles on growth, leverage and asset bubbles despite the absence of adverse shocks. Last, a leverage restriction policy can mitigate short-run fluctuations but may impede long-run growth, while removing such a policy can deleverage the economy.
