Abstract:To describe the unexpectedness of default and especially default clustering in the framework of Merton's structural default, we propose a novel jump diffusion model for the firm's value. In this model, the jumps, which reflect the systematic risk common to all firms and an idiosyncratic risk, arrive dependently and they are described by self-exciting Hawkes processes rather than the classical Poisson processes. Some classical models are the special cases of the proposed model. The analytical solution to the value of the firm is derived. Numerical analysis shows that Hawkes jump diffusion model can better explain the behavior of default clustering than Poisson jump diffusion model.

Abstract:In this paper, we propose a reduced-form model for the embedded credit risk in corporate bonds. We specify the default hazard rate as an affine function of a series of influential variables. To capture the clustering property in some extreme situations, Hawkes jump-diffusion processes are adopted to model the variables. We derive the semi-analytical pricing formula for defaultable bonds. The empirical results from U.S. bond market illustrate the significance of jump clustering when pricing low credit-rating bonds.

Methodology

Abstract:This article extends the autoregressive count time series model class by allowing for a model with regimes, that is, some of the parameters in the model depend on the state of an unobserved Markov chain. We develop a quasi-maximum likelihood estimator by adapting the extended Hamilton-Grey algorithm for the Poisson log-linear autoregressive model, and we perform a simulation study to check the finite sample behaviour of the estimator. The motivation for the model comes from the study of corporate defaults, in particular the study of default clustering. We provide evidence that time series of counts of US monthly corporate defaults consists of two regimes and that the so-called contagion effect, that is current defaults affect the probability of other firms defaulting in the future, is present in one of these regimes, even after controlling for financial and economic covariates. We further find evidence for that the covariate effects are different in each of the two regimes. Our results imply that the notion of contagion in the default count process is time-dependent, and thus more dynamic than previously believed.

Abstract:Diffusion in a linear potential in the presence of position-dependent killing is used to mimic a default process. Different assumptions regarding transport coefficients, initial conditions, and elasticity of the killing measure lead to diverse models of bankruptcy. One "stylized fact" is fundamental for our consideration: empirically default is a rather rare event, especially in the investment grade categories of credit ratings. Hence, the action of killing may be considered as a small parameter. In a number of special cases we derive closed-form expressions for the entire term structure of the cumulative probability of default, its hazard rate and intensity. Abstract:Filiz et al. (2008) proposed a model for the pattern of defaults seen among a group of firms at the end of a given time period. The ingredients in the model are a graph, where the vertices correspond to the firms and the edges describe the network of interdependencies between the firms, a parameter for each vertex that captures the individual propensity of that firm to default, and a parameter for each edge that captures the joint propensity of the two connected firms to default. The correlated default model can be re-rewritten as a standard Ising model on the graph by identifying the set of defaulting firms in the default model with the set of sites in the Ising model for which the spin is +1. We ask whether there is a suitable continuous time Markov chain taking values in the subsets of the vertex set such that the initial state of the chain is the empty set, each jump of the chain involves the inclusion of a single extra vertex, the distribution of the chain at some fixed time horizon time is the one given by the default model, and the distribution of the chain for other times is described by a probability distribution in the same family as the default model. We show for three simple but financially natural special cases that this is not possible outside of the trivial case where there is complete independence between the firms.

Abstract:In this paper, we consider a two-dimensional reduced form contagion model with regime-switching interacting default intensities. The model assumes that the intensities of the default times are driven by macro-economy described by a homogenous Markov chain and that the default of one firm may trigger a positive jump, associated with the state of Markov chain, in the default intensity of the other firm. The intensities before the default of the other firm are modeled by a two-dimensional regime-switching shot noise process with common shocks. By using the idea of “change of measure” and some closed-form formulas for the joint conditional Laplace transforms of the regime-switching shot noise processes and the integrated regime-switching shot noise processes, we derive the two-dimensional conditional and unconditional joint distributions of the default times. Based on these results, we can express the single-name credit default swap (CDS) spread, the first and second-to-default CDS spreads on two underlyings in terms of fundamental matrix solutions of linear, matrix-valued, ordinary differential equations.

Abstract:We develop a dynamic point process model of correlated default timing in a portfolio of firms, and analyze typical default profiles in the limit as the size of the pool grows. In our model, a firm defaults at a stochastic intensity that is influenced by an idiosyncratic risk process, a systematic risk process common to all firms, and past defaults. We prove a law of large numbers for the default rate in the pool, which describes the "typical" behavior of defaults.

Abstract:We develop a finite horizon continuous time market model, where risk averse investors maximize utility from terminal wealth by dynamically investing in a risk-free money market account, a stock written on a default-free dividend process, and a defaultable bond, whose prices are determined via equilibrium. We analyze financial contagion arising endogenously between the stock and the defaultable bond via the interplay between equilibrium behavior of investors, risk preferences and cyclicality properties of the default intensity. We find that the equilibrium price of the stock experiences a jump at default, despite that the default event has no causal impact on the dividend process. We characterize the direction of the jump in terms of a relation between investor preferences and the cyclicality properties of the default intensity. We conduct similar analysis for the market price of risk and for the investor wealth process, and determine how heterogeneity of preferences affects the exposure to default carried by different investors.

Abstract:We propose and examine a simple model for credit migration and spread curves of a single firm both under real-world and risk-neutral measures. This model is a hybrid of a structural and a reduced-form model. Default is triggered either by successive downgradings of the firm or an unpredictable jump of the state process. The default time is accordingly decomposed into predictable and totally inaccessible part.

Abstract:We develop a generalization of the Black-Cox structural model of default risk. The extended model captures uncertainty related to firm's ability to avoid default even if company's liabilities momentarily exceeding its assets. Diffusion in a linear potential with the radiation boundary condition is used to mimic a company's default process. The exact solution of the corresponding Fokker-Planck equation allows for derivation of analytical expressions for the cumulative probability of default and the relevant hazard rate. Obtained closed formulas fit well the historical data on global corporate defaults and demonstrate the split behavior of credit spreads for bonds of companies in different categories of speculative-grade ratings with varying time to maturity. Introduction of the finite rate of default at the boundary improves valuation of credit risk for short time horizons, which is the key advantage of the proposed model. We also consider the influence of uncertainty in the initial distance to the default barrier on the outcome of the model and demonstrate that this additional source of incomplete information may be responsible for nonzero credit spreads for bonds with very short time to maturity.

Abstract:Using a structural model of default, we construct a measure of systemic default defined as the probability that many firms default at the same time. Our estimation accounts for correlations in defaults between firms through common exposures to shocks. The systemic default measure spikes during recession periods and is strongly correlated with traditional credit-related macroeconomic measures such as the default spread and VIX. Furthermore, our measure predicts future equity and corporate bond index returns, particularly at the one-year horizon, and even after controlling for many traditional return predictors such as the dividend yield, default spread, inflation, and tail risk. These predictability results are robust to out-of-sample tests.

Abstract:This paper considers asset dynamics in a regulated (controlled) market, where the macroeconomic environment is taken into account. A regime-switching reflected stochastic process with two-sided barriers is proposed for modeling asset price dynamics. We study a default problem with the default time being defined as the first passage time of the price dynamics. By solving a pair of interacting ordinary differential equations (ODEs), we obtain an explicit formula for the Laplace transform (LT) of the default time. Some numerical results are given for illustration.

Abstract:Predicting the corporate default probability accurately is the core of credit risk management. There has been a relatively small amount of the literature on predicting a firm's forward default risk. In particular, we wish to emphasize certain features of the panel data that are often overlooked in the analysis of default forecasting. First, the panel data are observed at discrete-time points with a large unit of time such as month, quarter, or year. Second, repeated survival status outcomes from the same firm are highly correlated. Thus, the continuous-time treatment or an independence assumption is often violated in practice. To avoid these potential drawbacks, we propose an extension of the discrete-time forward hazard model by assigning a frailty variable specifically to each firm. We use a real panel dataset to illustrate the proposed methodology. Using the dataset, our results first support the significance of including the firm-specific frailty variable in the extended model. Then, using an expanding rolling window approach, our results confirm that the extended model provides better and more robust out-of-sample performance than its alternative without frailty. Thus, accounting for firm-specific frailty can consistently yield more accurate predictions of firms' forward default probabilities.

Abstract:We consider a dynamic model of interconnected banks. New banks can emerge, and existing banks can default, creating a birth-and-death setup. Microscopically, banks evolve as independent geometric Brownian motions. Systemic effects are captured through default contagion: as one bank defaults, reserves of other banks are reduced by a random proportion. After examining the long-term stability of this system, we investigate mean-field limits as the number of banks tends to infinity. Our main results concern the measure-valued scaling limit which is governed by a McKean-Vlasov jump-diffusion. The default impact creates a mean-field drift, while the births and defaults introduce jump terms tied to the current distribution of the process. Individual dynamics in the limit is described by the propagation of chaos phenomenon. In certain cases, we explicitly characterize the limiting average reserves.

Abstract:We study corporate bond default rates using an extensive new data set spanning the 1866–2008 period. We find that the corporate bond market has repeatedly suffered clustered default events much worse than those experienced during the Great Depression. For example, during the railroad crisis of 1873–1875, total defaults amounted to 36% of the par value of the entire corporate bond market. Using a regime-switching model, we examine the extent to which default rates can be forecast by financial and macroeconomic variables. We find that stock returns, stock return volatility, and changes in GDP are strong predictors of default rates. Surprisingly, however, credit spreads are not. Over the long term, credit spreads are roughly twice as large as default losses, resulting in an average credit risk premium of about 80 basis points. We also find that credit spreads do not adjust in response to realized default rates.

Abstract:In this work we introduce a model of default contagion that combines the approaches of Eisenberg-Noe interbank networks and dynamic mean field interactions. The proposed contagion mechanism provides an endogenous rule for early defaults in a network of financial institutions. The main result is to demonstrate a mean field interaction that can be found as the limit of the finite bank system generated from a finite Eisenberg-Noe style network. In this way, we connect two previously disparate frameworks for systemic risk, and in turn we provide a bridge for exploiting recent advances in mean field analysis when modelling systemic risk. The mean field limit is shown to be well-posed and is identified as a certain conditional McKean-Vlasov type problem that respects the original network topology under suitable assumptions.
On Modeling Economic Default Time: A Reduced-Form Model Approach

Abstract:In the aftermath of the global financial crisis, much attention has been paid to investigating the appropriateness of the current practice of default risk modeling in banking, finance and insurance industries. A recent empirical study by Guo et al.(2008) shows that the time difference between the economic and recorded default dates has a significant impact on recovery rate estimates. Guo et al.(2011) develop a theoretical structural firm asset value model for a firm default process that embeds the distinction of these two default times. To be more consistent with the practice, in this paper, we assume the market participants cannot observe the firm asset value directly and developed a reduced-form model to characterize the economic and recorded default times. We derive the probability distribution of these two default times. The numerical study on the difference between these two shows that our proposed model can both capture the features and fit the empirical data.

On an Infectious Model for Default Crisis

Abstract:In this paper, we look at the problem of modelling the temporal dependence of defaults and introduce a novel approach for describing the chain reaction of infectious defaults. We extend a Markov chain model for crisis management in epidemiology, namely, Greenwood's model, to describe the chain reaction of infectious defaults of bonds across any pair of industrial sectors. The development of the extended version of Greenwood's model contributes to the literature in two major aspects. First, it contributes to the credit risk literature by providing a new framework for measuring risk of a credit portfolio over the duration of a default crisis, called a default cycle. This is different from the traditional approach for risk measurement in which the time horizon is fixed, say one day or one week, and leads to a new dimension for risk management. Second, it provides a new model for crisis management in epidemiology by extending an important model in the field. We employ recursive formulae for the joint probability distributions of the duration of a default crisis and the number of defaults over the crisis. Moreover, we employ two important risk measures, namely, Value-at-Risk (VaR) and Expected Shortfall (ES), as proxies of risk over a default cycle. Numerical experiments are given to illustrate the practical implementation of the model and identify some main features of the model. We also perform empirical studies of the model using real default data and analyze the empirical behaviors of the risk measures arising from the model.
