Abstract:
This paper investigates the dynamic relationship between the onshore spot market and offshore forward market for Chinese currency around the period of China's "8.11" exchange rate regime reform, one of the most important market-oriented reforms implemented on August 11, 2015. We compare return and volatility spillover effects between the two markets before and after the "8.11" reform. The empirical evidence shows that a remarkable change has occurred in both the return and volatility spillovers. Before the reform, return and volatility spillovers exist from the offshore forward market to the onshore spot market. After the reform, however, we observe an obvious reverse in the direction and an increase in the strength of the return and volatility spillover effects. These findings suggest the existence of cross-market information flows, a change in the direction and a strengthening of the dynamic relationship after the reform. We argue that the "8.11" reform serves as a milestone reflecting long-term underlying forces that increase the relative importance of the onshore market.

What problem does this paper attempt to address?
This paper aims to explore the dynamic relationship and its changes between the onshore spot market and the offshore forward market of the RMB before and after the "8.11" exchange rate regime reform in China. Specifically, the authors study the changes in the spillover effects of returns (prices) and volatility between these two markets. By comparing data before and after the reform, the paper reveals the impact of the "8.11" exchange rate regime reform on the direction and intensity of information flow between the markets.
### Main Research Questions:
1. **Spillover Effects of Returns and Volatility**: Investigate whether there are spillover effects of returns and volatility between the onshore spot market and the offshore forward market of the RMB, and how these effects change before and after the "8.11" exchange rate regime reform.
2. **Direction and Intensity of Information Flow**: Analyze whether the direction of information flow between the markets changes before and after the reform, and whether the intensity of information flow significantly increases.
3. **Changes in Market Dominance**: Explore whether the "8.11" exchange rate regime reform changes the dominance between the markets, particularly whether the offshore forward market still dominates the price discovery mechanism, or whether the onshore spot market begins to play a more important role.
### Research Background:
- **"8.11" Exchange Rate Regime Reform**: On August 11, 2015, the People's Bank of China announced a significant reform of the RMB central parity formation mechanism, aiming to make the RMB exchange rate more market-oriented. This reform had a major impact on the onshore spot market of the RMB, causing the bilateral spot exchange rate of the RMB against the USD to depreciate by more than 3% within three days after the reform.
- **Changes in Market Structure**: After the reform, the relative size of the offshore RMB market gradually shrank, while the importance of the onshore RMB market gradually increased. These long-term structural changes may have affected the information flow between the onshore and offshore markets.
### Research Methods:
- **Granger Causality Test**: Used to analyze the spillover effects of returns between the markets.
- **Multivariate GARCH Model (MGARCH)**: Used to detect the spillover effects of volatility between the markets, including Dynamic Conditional Correlation MGARCH (DCC-MGARCH), Constant Conditional Correlation MGARCH (CCC-MGARCH), and BEKK-MGARCH models.
- **Generalized Forecast Error Variance Decomposition (FEVD)**: Further evaluates the direction and intensity of information flow between the markets.
### Main Findings:
- **Before the Reform**: There were significant spillover effects of returns and volatility from the offshore forward market to the onshore spot market.
- **After the Reform**: The direction of the spillover effects reversed, and the intensity significantly increased. The onshore spot market began to exert a stronger influence on the offshore forward market, particularly playing a more important role in the price discovery mechanism.
- **Long-term Structural Changes**: The "8.11" exchange rate regime reform is not only the result of short-term policy changes but also a milestone in long-term structural changes, reflecting the increased relative importance of the onshore market.
### Policy Implications:
- **Policymakers**: The change in the direction of return spillovers between markets reflects changes in the relative predictive ability of interest rates in the offshore and onshore markets, helping policymakers better understand market dynamics.
- **International Investors**: Understanding the spillover effects of volatility between markets is practically significant for hedging currency risk and portfolio selection.
- **Market Regulators**: The risk spillover and transmission between markets bring new challenges, requiring regulators to take effective measures to control market risk.
In summary, this paper reveals through empirical analysis the profound impact of the "8.11" exchange rate regime reform on the dynamic relationship between the onshore spot market and the offshore forward market of the RMB, providing valuable references for policymakers, investors, and regulators.
