Abstract:The Eguiluz and Zimmermann model of information transmission and herd formation in a financial market is studied analytically. Starting from a formal description on the rate of change of the system from one partition of agents in the system to another, a mean-field theory is systematically developed. The validity of the mean-field theory is carefully studied against fluctuations. When the number of agents N is sufficiently large and the probability of making a transaction amuch less than1/N ln N, finite-size effect is found to be significant. In this case, the system has a large probability of becoming a single cluster containing all the agents. For small clusters of agents, the cluster size distribution still obeys a power law but with a much reduced magnitude. The exponent is found to be modified to the value of -3 by the fluctuation effects from the value of -5/2 in the mean-field theory.

Abstract:We study self-organized models for information transmission and herd behavior in financial markets. Existing models are generalized to take into account the effect of size-dependent fragmentation and coagulation probabilities of groups of agents and to include a demand process. Non-universal scaling with a tunable exponent for the group size distribution is found in the resulting system. We also show that the fragmentation and coagulation probabilities of groups of agents have a strong influence on the average investment rate of the system.

Abstract:We present generalized dynamical models describing the sharing of information, and the corresponding herd behavior, in a population based on the recent model proposed by Eguıluz and Zimmermann (EZ) [Phys. Rev. Lett. 85, 5659 (2000)]. The EZ model, which is a dynamical version of the herd formation model of Cont and Bouchaud (CB), gives a reasonable model for the formation of clusters of agents and for actions taken by clusters of agents. Both the EZ and CB models give a cluster size distribution characterized by a power law with an exponent -5/2. By introducing a size-dependent probability for dissociation of a cluster of agents, we show that the exponent characterizing the cluster size distribution becomes model-dependent and non-universal, with an exponential cutoff for large cluster sizes. The actions taken by the clusters of agents generate the price returns, the distribution of which is also characterized by a model-dependent exponent. When a size-dependent transaction rate is introduced instead of a size-dependent dissociation rate, it is found that the distribution of price returns is characterized by a model-dependent exponent while the exponent for the cluster-size distribution remains unchanged. The resulting systems provide simplified models of a financial market and yield power law behaviour with an easily tunable exponent.

Abstract:Abstract: A self-organized model with social percolation process is proposed to describe the propagations of information for different trading ways across a social system and the automatic formation of various groups within market traders. Based on the market structure of this model, some stylized observations of real market can be reproduced, including the slow decay of volatility correlations, and the fat tail distribution of price returns which is found to cross over to an exponential-type asymptotic decay in different dimensional systems.

Abstract:We present a simple model of a stock market where a random communication structure between agents gives rise to a heavy tails in the distribution of stock price variations in the form of an exponentially truncated power-law, similar to distributions observed in recent empirical studies of high frequency market data. Our model provides a link between two well-known market phenomena: the heavy tails observed in the distribution of stock market returns on one hand and 'herding' behavior in financial markets on the other hand. In particular, our study suggests a relation between the excess kurtosis observed in asset returns, the market order flow and the tendency of market participants to imitate each other.

Abstract:We present a financial market model, characterized by self-organized criticality, that is able to generate endogenously a realistic price dynamics and to reproduce well-known stylized facts. We consider a community of heterogeneous traders, composed by chartists and fundamentalists, and focus on the role of informative pressure on market participants, showing how the spreading of information, based on a realistic imitative behavior, drives contagion and causes market fragility. In this model imitation is not intended as a change in the agent's group of origin, but is referred only to the price formation process. We introduce in the community also a variable number of random traders in order to study their possible beneficial role in stabilizing the market, as found in other studies. Finally we also suggest some counterintuitive policy strategies able to dampen fluctuations by means of a partial reduction of information.

Abstract:Let G be a Lie group which is the union of an ascending sequence of Lie groups G_n (all of which may be infinite-dimensional). We study the question when G is the direct limit of the G_n's in the category of Lie groups, topological groups, smooth manifolds, resp., topological spaces. Full answers are obtained for G the group Diff_c(M) of compactly supported smooth diffeomorphisms of a sigma-compact smooth manifold M, and for test function groups C^infty_c(M,H) of compactly supported smooth maps with values in a finite-dimensional Lie group H. We also discuss the cases where G is a direct limit of unit groups of Banach algebras, a Lie group of germs of Lie group-valued analytic maps, or a weak direct product of Lie groups.

Abstract:We introduce and solve a model that mimics the herding effect in financial markets when groups of agents share information. The number of agents in the model is growing and at each time step either: (i) with probability p an incoming agent joins an existing group, or (ii) with probability 1−p a group is fragmented into individual agents. The group size distribution is found to be power law with an exponent that depends continuously on p. A number of variants of our basic model are discussed. Comparisons are made between these models and other models of herding and random growing networks.

Abstract:We present a strategy capable of describing basic features of the dynamics of crowds. The behaviour of the crowd is considered from a twofold perspective. We examine both the large scale behaviour of the crowd, and phenomena happening at the individual pedestrian's level. We unify micro and macro in a single model, by working with general mass measures and their transport. We improve existing modelling by coupling a measure-theoretical framework with basic ideas of mixture theory formulated in terms of measures. This strategy allows us to define several constituents of the crowd, each having its own partial velocity. We can thus examine the interaction between subpopulations that have distinct characteristics. We give special features to those pedestrians that are represented by the microscopic (discrete) part. In real life they would play the role of leaders, predators etc. Since we are interested in the global behaviour of the rest of the crowd, we model this part as a continuum. By identifying a suitable concept of entropy, we derive an entropy inequality and show that our model agrees with a Clausius-Duhem-like inequality. From this inequality natural restrictions on the proposed velocity fields follow; obeying these restrictions makes our model compatible with thermodynamics. We prove existence and uniqueness of a solution to a time-discrete transport problem for general mass measures. Moreover, we show properties like positivity of the solution and conservation of mass. Our results are valid for mass measures in their most general appearance. We give a robust scheme to approximate the solution and illustrate numerically two-scale micro-macro behaviour. We experiment with a number of scenarios, in order to capture the emergent qualitative behaviour. Finally, we formulate open problems and basic research questions, inspired by our modelling, analysis and simulation results.

Abstract:This chapter focuses on the mathematical modelling of active particles (or agents) in crowded environments. We discuss several microscopic models found in literature and the derivation of the respective macroscopic partial differential equations for the particle density. The macroscopic models share common features, such as cross diffusion or degenerate mobilities. We then take the diversity of macroscopic models to a uniform structure and work out potential similarities and differences. Moreover, we discuss boundary effects and possible applications in life and social sciences. This is complemented by numerical simulations that highlight the effects of different boundary conditions.

Abstract:Following a Geometrical Brownian Motion extension into an Irrational fractional Brownian Motion model, we re-examine agent behaviour reacting to time dependent news on the log-returns thereby modifying a financial market evolution. We specifically discuss the role of financial news or economic information positive or negative feedback of such irrational (or contrarian) agents upon the price evolution. We observe a kink-like effect reminiscent of soliton behaviour, suggesting how analysts' forecasts errors induce stock prices to adjust accordingly, thereby proposing a measure of the irrational force in a market.

Abstract:Scale invariance, collective behaviours and structural reorganization are crucial for portfolio management (portfolio composition, hedging, alternative definition of risk, etc.). This lack of any characteristic scale and such elaborated behaviours find their origin in the theory of complex systems. There are several mechanisms which generate scale invariance but maximum entropy models are able to explain both scale invariance and collective behaviours. The study of the structure and collective modes of financial markets attracts more and more attention. It has been shown that some agent based models are able to reproduce some stylized facts. Despite their partial success, there is still the problem of rules design. In this work, we used a statistical inverse approach to model the structure and co-movements in financial markets. Inverse models restrict the number of assumptions. We found that a pairwise maximum entropy model is consistent with the data and is able to describe the complex structure of financial systems. We considered the existence of a critical state which is linked to how the market processes information, how it responds to exogenous inputs and how its structure changes. The considered data sets did not reveal a persistent critical state but rather oscillations between order and disorder. In this framework, we also showed that the collective modes are mostly dominated by pairwise co-movements and that univariate models are not good candidates to model crashes. The analysis also suggests a genuine adaptive process since both the maximum variance of the log-likelihood and the accuracy of the predictive scheme vary through time. This approach may provide some clue to crash precursors and may provide highlights on how a shock spreads in a financial network and if it will lead to a crash. The natural continuation of the present work could be the study of such a mechanism.

An interacting-agent model of financial markets from the viewpoint of nonextensive statistical mechanics

Abstract:In this paper we present an interacting-agent model of stock markets. We describe a stock market through an Ising-like model in order to formulate the tendency of traders to be influenced by the other traders’ investment attitudes [Kaizoji, Physica A 287 (2000) 493], and formulate the traders’ decision-making regarding investment as the maximum entropy principle for nonextensive entropy [C. Tsallis, J. Stat. Phys. 52 (1988) 479]. We demonstrate that the equilibrium probability distribution function of the traders’ investment attitude is the q-exponential distribution. We also show that the power-law distribution of the volatility of price fluctuations, which is often demonstrated in empirical studies can be explained naturally by our model which originates in the collective crowd behavior of many interacting-agents.

Abstract:Starting with the self-organized evolution of the trader group’s structure, a parsimonious percolation model for stock market is established, which can be considered as a kind of betterment of the Cont-Bouchaud model. The return distribution of the present model obeys Lévy form in the center and displays fat-tail property, in accord with the stylized facts observed in real-life financial time series. Furthermore, this model reveals the power-law relationship between the peak value of the probability distribution and the time scales, in agreement with the empirical studies on the Hang Seng Index.

Abstract:As a typical representation of complex systems studied relatively thoroughly, financial market presents some special details, such as its nonconservation and opinions’ spreading. In this model, agents congregate to form some clusters, which may grow or collapse with the evolution of the system. To mimic an open market, we allow some to participate in or exit the market suggesting that the number of the agents would fluctuate. Simulation results show that the large events are frequent in the fluctuations of the stock price generated by the artificial stock market when compared with a normal process and the price return distribution is a lévy distribution in the central part followed by an approximately exponential truncation.

Abstract:In this paper, we continue our analysis of spatial versions of agent-based models for the dynamics of money that have been introduced in the statistical physics literature, focusing on two models with debts. Both models consist of systems of economical agents located on a finite connected graph representing a social network. Each agent is characterized by the number of coins she has, which can be negative in case she is in debt, and each monetary transaction consists in one coin moving from one agent to one of her neighbors. In the first model, that we name the model with individual debt limit, the agents are allowed to individually borrow up to a fixed number of coins. In the second model, that we name the model with collective debt limit, agents can borrow coins from a central bank as long as the bank is not empty, with reimbursements occurring each time an agent in debt receives a coin. Based on numerical simulations of the models on complete graphs, it was conjectured that, in the large population/temperature limits, the distribution of money converges to a shifted exponential distribution for the model with individual debt limit, and to an asymmetric Laplace distribution for the model with collective debt limit. In this paper, we prove exact formulas for the distribution of money that are valid for all possible social networks. Taking the large population/temperature limits in the formula found for the model with individual debt limit, we prove convergence to the shifted exponential distribution, thus establishing the first conjecture. Simplifying the formula found for the model with collective debt limit is more complicated, but using a computer to plot this formula shows an almost perfect fit with the Laplace distribution, which strongly supports the second conjecture.

Abstract:In various agent-based models, the stylized facts of financial markets (unit roots, fat tails, and volatility clustering) have been shown to emerge from the interactions of agents. However, the complexity of these models often limits their analytical accessibility. In this paper we show that even a very simple model of a financial market with heterogeneous interacting agents is capable of reproducing these ubiquitous statistical properties. The simplicity of our approach permits us to derive some analytical insights using concepts from statistical mechanics. In our model, traders are divided into two groups, fundamentalists and chartists , and their interactions are based on a variant of the herding mechanism introduced by A. Kirman (Ants, rationality, and recruitment, Quarterly Journal of Economics 108, 137–156, 1993). The statistical analysis of simulated data points toward long-term dependence in the autocorrelations of squared and absolute returns and hyperbolic decay in the tail of the distribution of raw returns, both with estimated decay parameters in the same range as those of empirical data. Theoretical analysis, however, excludes the possibility of “true” scaling behavior because of the Markovian nature of the underlying process and the boundedness of returns. The model, therefore, only mimics power law behavior. Similarly to the phenomenological volatility models analyzed by LeBaron (Stochastic volatility as a simple generator of apparent financial power laws and long memory, Quantitative Finance 1, 621–631, 2001), the usual statistical tests are not able to distinguish between true and pseudo-scaling laws in the dynamics of our artificial market.

Abstract:Exploring the scientific impact of online big-data has attracted much attention of researchers from different fields in recent years. Complex financial systems are typical open systems profoundly influenced by the external information. Based on the large-scale data in the public media and stock markets, we first define an information driving force, and analyze how it affects the complex financial system. The information driving force is observed to be asymmetric in the bull and bear market states. As an application, we then propose an agent-based model driven by the information driving force. Especially, all the key parameters are determined from the empirical analysis rather than from statistical fitting of the simulation results. With our model, both the stationary properties and non-stationary dynamic behaviors are simulated. Considering the mean-field effect of the external information, we also propose a few-body model to simulate the financial market in the laboratory.

Abstract:One approach to the analysis of stochastic fluctuations in market prices is to model characteristics of investor behaviour and the complex interactions between market participants, with the aim of extracting consequences in the aggregate. This agent-based viewpoint in finance goes back at least to the work of Garman (1976) and shares the philosophy of statistical mechanics in the physical sciences. We discuss recent developments in market microstructure models. They are capable, often through numerical simulations, to explain many stylized facts like the emergence of herding behavior, volatility clustering and fat tailed returns distributions. They are typically queueing-type models, that is, models of order flows, in contrast to classical economic equilibrium theories of utility-maximizing, rational, ``representative'' investors. Mathematically, they are analyzed using tools of functional central limit theorems, strong approximations and weak convergence. Our main examples focus on investor inertia, a trait that is well-documented, among other behavioral qualities, and modelled using semi-Markov switching processes. In particular, we show how inertia may lead to the phenomenon of long-range dependence in stock prices.

Abstract:The modelling of financial markets presents a problem which is both theoretically challenging and practically important. The theoretical aspects concern the issue of market efficiency which may even have political implications \cite{Cuthbertson}, whilst the practical side of the problem has clear relevance to portfolio management \cite{Elton} and derivative pricing \cite{Hull}. Up till now all market models contain "smart money" traders and "noise" traders whose joint activity constitutes the market \cite{DeLong,Bak}. On a short time scale this traditional separation does not seem to be realistic, and is hardly acceptable since all high-frequency market participants are professional traders and cannot be separated into "smart" and "noisy". In this paper we present a "microscopic" model with homogenuous quasi-rational behaviour of traders, aiming to describe short time market behaviour. To construct the model we use an analogy between "screening" in quantum electrodynamics and an equilibration process in a market with temporal mispricing \cite{Ilinski,Dunbar}. As a result, we obtain the time-dependent distribution function of the returns which is in quantitative agreement with real market data and obeys the anomalous scaling relations recently reported for both high-frequency exchange rates \cite{Breymann}, S&P500 \cite{Stanley} and other stock market indices \cite{Bouchaud,Australia}.
