Abstract:The geometric thickness of a graph G is the minimum integer k such that there is a straight line drawing of G with its edge set partitioned into k plane subgraphs. Eppstein [Separating thickness from geometric thickness. In: Towards a Theory of Geometric Graphs, vol. 342 of Contemp. Math., AMS, 2004] asked whether every graph of bounded maximum degree has bounded geometric thickness. We answer this question in the negative, by proving that there exists Delta-regular graphs with arbitrarily large geometric thickness. In particular, for all Delta >= 9 and for all large n, there exists a Delta-regular graph with geometric thickness at least c Delta^{1/2} n^{1/2 - 4/Delta - epsilon}. Analogous results concerning graph drawings with few edge slopes are also presented, thus solving open problems by Dujmovic' et al. [Really straight graph drawings. Abstract:We introduce a price impact model which accounts for finite market depth, tightness and resilience. Its coupled bid- and ask-price dynamics induce convex liquidity costs. We provide existence of an optimal solution to the classical problem of maximizing expected utility from terminal liquidation wealth at a finite planning horizon. In the specific case when market uncertainty is generated by an arithmetic Brownian motion with drift and the investor exhibits constant absolute risk aversion, we show that the resulting singular optimal stochastic control problem readily reduces to a deterministic optimal tracking problem of the optimal frictionless constant Merton portfolio in the presence of convex costs. Rather than studying the associated Hamilton-Jacobi-Bellmann PDE, we exploit convex analytic and calculus of variations techniques allowing us to construct the solution explicitly and to describe the free boundaries of the action- and non-action regions in the underlying state space. As expected, it is optimal to trade towards the frictionless Merton position, taking into account the initial bid-ask spread as well as the optimal liquidation of the accrued position when approaching terminal time. It turns out that this leads to a surprisingly rich phenomenology of possible trajectories for the optimal share holdings.

Abstract:This paper studies a portfolio optimization problem in a discrete-time Markovian model of a financial market, in which asset price dynamics depend on an external process of economic factors. There are transaction costs with a structure that covers, in particular, the case of fixed plus proportional costs. We prove that there exists a self-financing trading strategy maximizing the average growth rate of the portfolio wealth. We show that this strategy has a Markovian form. Our result is obtained by large deviations estimates on empirical measures of the price process and by a generalization of the vanishing discount method to discontinuous transition operators.

Abstract:The aim of this work is to extend the capital growth theory developed by Kelly, Breiman, Cover and others to asset market models with transaction costs. We define a natural generalization of the notion of a numeraire portfolio proposed by Long and show how such portfolios can be used for constructing growth-optimal investment strategies. The analysis is based on the classical von Neumann-Gale model of economic dynamics, a stochastic version of which we use as a framework for the modelling of financial markets with frictions.

Abstract:We analyze the efficiency of markets with friction, particularly power markets. We model the market as a dynamic system with $(d_t;\,t\geq 0)$ the demand process and $(s_t;\,t\geq 0)$ the supply process. Using stochastic differential equations to model the dynamics with friction, we investigate the efficiency of the market under an integrated expected undiscounted cost function solving the optimal control problem. Then, we extend the setup to a game theoretic model where multiple suppliers and consumers interact continuously by setting prices in a dynamic market with friction. We investigate the equilibrium, and analyze the efficiency of the market under an integrated expected social cost function. We provide an intriguing efficiency-volatility no-free-lunch trade-off theorem.

Abstract:This paper uses the development of multi-agent market models to present a unified approach to the joint questions of how financial market movements may be simulated, predicted, and hedged against. We examine the effect of different market clearing mechanisms and show that an out-of-equilibrium clearing process leads to dynamics that closely resemble real financial movements. We then show that replacing the `synthetic' price history used by these simulations with data taken from real financial time-series leads to the remarkable result that the agents can collectively learn to identify moments in the market where profit is attainable. We then employ the formalism of Bouchaud and Sornette in conjunction with agent based models to show that in general risk cannot be eliminated from trading with these models. We also show that, in the presence of transaction costs, the risk of option writing is greatly increased. This risk, and the costs, can however be reduced through the use of a delta-hedging strategy with modified, time-dependent volatility structure.

Abstract:We consider a stylized model for investment into renewable power plants under long-term uncertainty. We model risk-averse agents facing heterogeneous weather conditions and a common noise including uncertainty on demand trends, future fuel prices and the average national weather conditions. The objective of each agent is to maximize multistage profit by controlling investment in discrete time steps. We analyze this model in a noncooperative game setting with N players, where the interaction among agents occurs through the spot price mechanism. Our model extends to a mean field game with common noise when the number of agents is infinite. We prove that the N -player game admits a Nash equilibrium. Moreover, we prove that under appropriate assumptions, any sequence of Nash equilibria to the N -player game converges to the unique solution of the MFG game. Our numerical experiments highlight the impact of the risk aversion parameter and the importance of correctly specifying the distribution of the heterogeneity among agents. Moreover, we demonstrate that the results obtained by our model cannot be replicated by a model based on a representative agent with a unique parameter that would represent homogenized weather conditions. This emphasizes the importance of including explicit modeling of heterogeneity in prospective models when a heterogeneous parameter is expected to have a significant influence on the outcomes.

High Frequency Trading and Asymptotics for Small Risk Aversion in a Markov Renewal Model

Abstract:We study an optimal high frequency trading problem within a market microstructure model designed to be a good compromise between accuracy and tractability. The stock price is driven by a Markov renewal process (MRP), as described in [P. Fodra and H. Pham, Appl. Math. Finance, to appear], while market orders arrive in the limit order book via a point process correlated with the stock price itself. In this framework, we can reproduce the adverse selection risk, appearing in two different forms: the usual form due to big market orders impacting the stock price and penalizing the agent, and the weak form due to small market orders and reducing the probability of a profitable execution. We solve the market making problem by stochastic control techniques in this semi-Markov model. In the no risk-aversion case, we provide an explicit formula for the optimal controls and characterize the value function as a simple linear PDE. In the general case, we derive the optimal controls and the value function in terms of the previous result and illustrate how the risk aversion influences the trader strategy and her expected gain. Finally, by using a perturbation method, approximate optimal controls for small risk aversions are explicitly computed in terms of two simple PDEs, drastically reducing the computational cost and enlightening the financial interpretation of the results.

Abstract:We analyze a market impact game between $n$ risk averse agents who compete for liquidity in a market impact model with permanent price impact and additional slippage. Most market parameters, including volatility and drift, are allowed to vary stochastically. Our first main result characterizes the Nash equilibrium in terms of a fully coupled system of forward-backward stochastic differential equations (FBSDEs). Our second main result provides conditions under which this system of FBSDEs has indeed a unique solution, which in turn yields the unique Nash equilibrium. We furthermore obtain closed-form solutions in special situations and analyze them numerically

Simple Bounds for Utility Maximization with Small Transaction Costs

Abstract:Using elementary arguments, we show how to derive $\mathbf{L}_p$-error bounds for the approximation of frictionless wealth process in markets with proportional transaction costs. For utilities with bounded risk aversion, these estimates yield lower bounds for the frictional value function, which pave the way for its asymptotic analysis using stability results for viscosity solutions. Using tools from Malliavin calculus, we also derive simple sufficient conditions for the regularity of frictionless optimal trading strategies, the second main ingredient for the asymptotic analysis of small transaction costs.

Abstract:In this paper we formulate the now classical problem of optimal liquidation (or optimal trading) inside a mean field game (MFG). This is a noticeable change since usually mathematical frameworks focus on one large trader facing a “background noise” (or “mean field”). In standard frameworks, the interactions between the large trader and the price are a temporary and a permanent market impact terms, the latter influencing the public price. In this paper the trader faces the uncertainty of fair price changes too but not only. He also has to deal with price changes generated by other similar market participants, impacting the prices permanently too, and acting strategically. Our MFG formulation of this problem belongs to the class of “extended MFG”, we hence provide generic results to address these “MFG of controls”, before solving the one generated by the cost function of optimal trading. We provide a closed form formula of its solution, and address the case of “heterogenous preferences” (when each participant has a different risk aversion). Last but not least we give conditions under which participants do not need to instantaneously know the state of the whole system, but can “learn” it day after day, observing others’ behaviors.

Decarbonization of financial markets: a mean-field game approach

Abstract:We build a model of a financial market where a large number of firms determine their dynamic emission strategies under climate transition risk in the presence of both green-minded and neutral investors. The firms aim to achieve a trade-off between financial and environmental performance, while interacting through the stochastic discount factor, determined in equilibrium by the investors' allocations. We formalize the problem in the setting of mean-field games and prove the existence and uniqueness of a Nash equilibrium for firms. We then present a convergent numerical algorithm for computing this equilibrium and illustrate the impact of climate transition risk and the presence of green-minded investors on the market decarbonization dynamics and share prices. We show that uncertainty about future climate risks and policies leads to higher overall emissions and higher spreads between share prices of green and brown companies. This effect is partially reversed in the presence of environmentally concerned investors, whose impact on the cost of capital spurs companies to reduce emissions.

Portfolio Choice In Dynamic Thin Markets: Merton Meets Cournot

Abstract:We consider an augmented version of Merton's portfolio choice problem, where trading by large investors influences the price of underlying financial asset leading to strategic interaction among investors, with investors deciding their trading rates independently and simultaneously at each instant, in the spirit of dynamic Cournot competition, modelled here as a non-zero sum singular stochastic differential game. We establish an equivalence result for the value functions of an investor's best-response problem, which is a singular stochastic optimal control problem, and an auxiliary classical stochastic optimal control problem by exploiting the invariance of the value functions with respect to a diffeomorphic integral flow associated with the drift coefficient of the best-response problem. Under certain regularity conditions, we show that the optimal trajectories of the two control problems coincide, which permits analytical characterization of Markov-Nash equilibrium portfolios. For the special case when asset price volatility is constant, we show that the unique Nash equilibrium is deterministic, and provide a closed-form solution which illuminates the role of imperfect competition in explaining the excessive trade puzzle.

Abstract:In this paper, we study the effect of proportional transaction costs on consumption-portfolio decisions and asset prices in a dynamic general equilibrium economy with a financial market that has a single-period bond and two risky stocks, one of which incurs the transaction cost. Our model has multiple investors with stochastic labor income, heterogeneous beliefs, and heterogeneous Epstein-Zin-Weil utility functions. The transaction cost gives rise to endogenous variations in liquidity. We show how equilibrium in this incomplete-markets economy can be characterized and solved for in a recursive fashion. We have two main findings. One, costs for trading a stock lead to a substantial reduction in the trading volume of that stock, but have only a small effect on the trading volume of the other stock and the bond. Two, even in the presence of stochastic labor income and heterogeneous beliefs, transaction costs have only a small effect on the consumption decisions of investors, and hence, on equity risk premia and the liquidity premium.

Abstract:We prove the Fundamental Theorem of Asset Pricing for a discrete time financial market where trading is subject to proportional transaction cost and the asset price dynamic is modeled by a family of probability measures, possibly non-dominated. Using a backward-forward scheme, we show that when the market consists of a money market account and a single stock, no-arbitrage in a quasi-sure sense is equivalent to the existence of a suitable family of consistent price systems. We also show that when the market consists of multiple dynamically traded assets and satisfies \emph{efficient friction}, strict no-arbitrage in a quasi-sure sense is equivalent to the existence of a suitable family of strictly consistent price systems.

A Game of Competition for Risk

Abstract:In this study, we present models where participants strategically select their risk levels and earn corresponding rewards, mirroring real-world competition across various sectors. Our analysis starts with a normal form game involving two players in a continuous action space, confirming the existence and uniqueness of a Nash equilibrium and providing an analytical solution. We then extend this analysis to multi-player scenarios, introducing a new numerical algorithm for its calculation. A key novelty of our work lies in using regret minimization algorithms to solve continuous games through discretization. This groundbreaking approach enables us to incorporate additional real-world factors like market frictions and risk correlations among firms. We also experimentally validate that the Nash equilibrium in our model also serves as a correlated equilibrium. Our findings illuminate how market frictions and risk correlations affect strategic risk-taking. We also explore how policy measures can impact risk-taking and its associated rewards, with our model providing broader applicability than the Diamond-Dybvig framework. We make our methodology and open-source code available at <a class="link-external link-https" href="https://github.com/louisabraham/cfrgame" rel="external noopener nofollow">this https URL</a> Finally, we contribute methodologically by advocating the use of algorithms in economics, shifting focus from finite games to games with continuous action sets. Our study provides a solid framework for analyzing strategic interactions in continuous action games, emphasizing the importance of market frictions, risk correlations, and policy measures in strategic risk-taking dynamics.

Abstract:We investigate the general structure of optimal investment and consumption with small proportional transaction costs. For a safe asset and a risky asset with general continuous dynamics, traded with random and time-varying but small transaction costs, we derive simple formal asymptotics for the optimal policy and welfare. These reveal the roles of the investors' preferences as well as the market and cost dynamics, and also lead to a fully dynamic model for the implied trading volume. In frictionless models that can be solved in closed form, explicit formulas for the leading-order corrections due to small transaction costs are obtained.

Optimal Bubble Riding: A Mean Field Game with Varying Entry Times

Abstract:Recent financial bubbles such as the emergence of cryptocurrencies and "meme stocks" have gained increasing attention from both retail and institutional investors. In this paper, we propose a game-theoretic model on optimal liquidation in the presence of an asset bubble. Our setup allows the influx of players to fuel the price of the asset. Moreover, traders will enter the market at possibly different times and take advantage of the uptrend at the risk of an inevitable crash. In particular, we consider two types of crashes: an endogenous burst which results from excessive selling, and an exogenous burst which cannot be anticipated and is independent from the actions of the traders. The popularity of asset bubbles suggests a large-population setting, which naturally leads to a mean field game (MFG) formulation. We introduce a class of MFGs with varying entry times. In particular, an equilibrium will depend on the entry-weighted average of conditional optimal strategies. To incorporate the exogenous burst time, we adopt the method of progressive enlargement of filtrations. We prove existence of MFG equilibria using the weak formulation in a generalized setup, and we show that the equilibrium strategy can be decomposed into before-and-after-burst segments, each part containing only the market information. We also perform numerical simulations of the solution, which allow us to provide some intriguing results on the relationship between the bubble burst and equilibrium strategies.
