Pricing and Ordering Strategies in China's Pharmaceutical Supply Chains With Mandatory Replenishment Mechanism

Abstract:In this study, we deploy game theory to examine pricing competition between hospitals and pharmacies within China's pharmaceutical supply chain. Addressing issues of drug shortages and price disparities, we construct a model featuring a single supplier, multiple hospitals, and multiple pharmacies. All retailers distribute a single type of medication and participate in competitive pricing. In this context, they must determine optimal selling prices and order quantities to maximize their market effectiveness. Hospitals receive government discounts during drug procurement and must utilize reserve warehouses for replenishment when demand exceeds supply. We establish the existence and uniqueness of the Nash equilibrium and derive closed-form solutions for exponential stochastic demands, outlining the pricing and ordering strategies of hospitals and pharmacies. Our analysis discloses that pronounced price sensitivity, reduced reliability, limited discounts, and increased wholesale prices are key contributors to drug shortages. While such shortages appear inevitable in pharmacies, mandatory replenishment mechanisms can alleviate such shortages in hospitals without necessarily escalating drug prices or impinging on hospital profits.
