Abstract:This study examines the existence of the dynamism of capital structure in Pakistan for the period from 2003 to 2012, with specific objectives of estimating the adjustment speed and determining the factors affecting the adjustment speed towards target capital structure. Using difference Generalized Method of Moments (GMM) as the estimation technique, the study confirms the existence of optimal capital structure for Pakistani non-financial listed firms, and concludes that, depending upon the proxy of target debt used, firms make full adjustment towards optimal capital structure in 1.45 years to 2.25 years. Firms' size, profitability, stock market development, and GDP are found to be relatively consistent determinants of the adjustment speed across different proxies of debt. This study contributes in the existing literature of the capital structure by providing evidence regarding the existence of target capital structure, estimating the adjustment speed towards target capital structure, and identifies factors affecting adjustment speed towards target capital structure for Pakistan using four different measures of leverage.
What problem does this paper attempt to address?
The problem that this paper attempts to solve is to explore the speed of dynamic adjustment of corporate capital structure in Pakistan and its influencing factors. Specifically, the research aims to estimate the speed at which enterprises adjust towards the target capital structure and determine the factors that affect this adjustment speed. The research period is from 2003 to 2012, using data from 143 non - financial listed companies, with a total of 1,190 firm - year observations. The research adopts the Difference Generalized Method of Moments (GMM) to avoid endogeneity and autocorrelation problems. ### Research Background and Problems - **Background**: Early research on capital structure mainly focused on determining the factors that influence the debt level. In recent years, research on corporate capital - structure decisions in developed economies has begun to focus on the dynamics of capital structure, that is, how enterprises adjust their capital structure to reach the optimal state. - **Problem**: In a developing country like Pakistan, there are relatively few studies on the speed of corporate capital - structure adjustment and its influencing factors, and the existing research results are inconsistent. Therefore, this paper aims to fill this research gap by analyzing the speed of capital - structure adjustment of Pakistani enterprises and exploring the factors that affect this speed. ### Research Methods - **Sample Selection**: The research selected 143 non - financial enterprises listed on the Karachi Stock Exchange between 2003 and 2012, with a total of 1,190 firm - year observations. - **Model Construction**: The research assumes that the target debt ratio (TD) is a linear function of multiple explanatory variables, including profitability, size, tax rate, the distance between actual debt and target debt, growth rate, etc. - **Estimation Method**: The Difference GMM proposed by Arellano and Bond (1991) is adopted to avoid endogeneity and autocorrelation problems. ### Main Findings - **Adjustment Speed**: The research finds that, depending on different target debt proxy variables, the time for enterprises to fully adjust to the optimal capital structure is approximately between 1.45 and 2.25 years. - **Influencing Factors**: Enterprise size, profitability, stock market development, and GDP are found to be relatively consistent factors affecting the adjustment speed. ### Conclusions - **Contributions**: This paper provides new evidence for dynamic capital - structure research in developing countries, especially Pakistan, confirms the existence of the target capital structure, estimates the adjustment speed, and identifies the factors that affect the adjustment speed. - **Policy Recommendations**: The research results help policymakers and enterprise managers better understand the behavior of enterprises in the process of capital - structure adjustment, thereby formulating more effective financial policies and management strategies. Through the above analysis, this paper not only enriches the dynamic capital - structure theory but also provides empirical support for corporate financing decisions in Pakistan and other developing countries.
