Abstract:The article considers Oliver Hart and Bengt Holmström’s contributions to the development of contract theory. The contributions are represented by studies on the nature of optimal contract in view of motivation of contract agents and factors that affect their motivation. A particular attention is placed on the practical utility of the research done by Nobel Laureates in Economic Sciences 2016 that have fostered further studies on the theory of the firm, corporate finance, management, labour economics and the public sector, political science and law. The new theoretical tools created by O. Hart and B. Holmström serve for analysis of financial terms of contracts and for the distribution of supervisiory rights, property rights and decision-making rights. It is emphasized that O. Hart and B. Holmström’s contributions to the field of contract theory present formal treatment of motivation issues, moral hazard and incomplete contracts. The role of contracts in managing future interactions and ensuring conditions for establishing high-quality institutions is recognized. It is pointed out that the contract theory reveals working mechanisms of institutions, and presents potential hazard that may arise when new contracts are being drafted. Particular attention is paid to positioning of the contract theory within the theory of economic organization and the economic theory of information that is aimed at developing models with asymmetric information and taking into account non-observable actions. Real situations, game models and contract structure with the distinction between complete and incomplete contracts are examined (based on the informativeness principle). The performance of multi-task model and career-growth model in the contract theory is outlined. The paper analyzes the impact of the contract theory on changes in approaches to analyzing corporate relationships, which were previously based on the trade-off theory that includes balancing between the reduction of tax payments and corporate debt servicing.

Abstract:In a recent paper, Hart and Moore (2008) introduce new behavioral assumptions that can explain long term contracts and important aspects of the employment relation. However, so far there exists no direct evidence that supports these assumptions and, in particular, Hart and Moore's notion that contracts provide reference points. In this paper, we examine experimentally the behavioral forces stipulated in their theory. The evidence confirms the model's prediction that there is a trade-off between rigidity and flexibility in a trading environment with incomplete contracts and ex ante uncertainty about the state of nature. Flexible contracts - which would dominate rigid contracts under standard assumptions - cause a significant amount of shading on ex post performance while under rigid contracts much less shading occurs. Thus, although rigid contracts rule out trading in some states of the world, parties frequently implement them. While our results are broadly consistent with established behavioral concepts, they cannot easily be explained by existing theories. The experiment appears to reveal a new behavioral force: ex ante competition legitimizes the terms of a contract, and aggrievement and shading occur mainly about outcomes within the contract.

Abstract:In this review, I describe how economists have moved beyond the firm as a black box to incorporate incentives, internal organization, and firm boundaries. I then turn to the way that the theory of the firm is treated in Daniel Spulber's book The Theory of the Firm: Microeconomics with Endogenous Entrepreneurs, Firms, Markets, and Organizations. Spulber's goal is to explain why firms exist, how they are established, and what they contribute to the economy. To accomplish this, Spulber defines a firm to be a transaction institution whose objectives differ from those of its owners. For Spulber, this separation is the key difference between the firm and direct exchange between consumers. I raise questions about whether this is a useful basis for a theory of the firm. (JEL D21)

Abstract:Auction theory is the core of modern economic theory, and standard auctions are the basic elements of many models in microeconomics, public economics, and finance. Theoretical studies of auctions have shaped the modern understanding of the economic role of information in competitive market, and of price theory. Applied analysis of auctions has underpinned important practical mechanisms — for example, mechanisms of privatization and re-privatization of electromagnetic spectrum and public procurement. The 2020 Nobel Memorial Prize in Economic Sciences was awarded to Robert Wilson and Paul Milgrom both for their contributions to the foundations of auction theory and for the development of largescale practical applications.

Abstract:This paper provides an overview of Richard Thaler’s career and the contributions to behavioural economics that earned him the 2017 Nobel Memorial Prize in Economic Sciences. It focuses on his role in exposing and making sense of empirical anomalies in orthodox economics, his analysis of mental accounting, and his work with Cass Sunstein on the notion of libertarian paternalism and the ‘nudge’-based behavioural approach to economic policy. It then considers his contributions critically and explores how, unlike previous behavioural economics, Thaler succeeded in getting his new approach to behavioural economics accepted by mainstream economists.

Abstract:We introduce uncertainty into Holmstrom and Milgrom (1987) to study optimal long-term contracting with learning. In a dynamic relationship, the agent's shirking not only reduces current performance but also increases the agent's information rent due to the persistent belief manipulation effect. We characterize the optimal contract using the dynamic programming technique in which information rent is the unique state variable. In the optimal contract, the optimal effort is front-loaded and decreases stochastically over time. Furthermore, the optimal contract exhibits an option-like feature in that incentives increase after good performance. Implications about managerial incentives and asset management compensations are discussed.

Abstract:Abstract This book provides a framework for thinking about economic relationships and institutions such as firms. The basic argument is that in a world of incomplete contracts, institutional arrangements are designed to allocate power among agents. The first part of the book is concerned with the boundaries of the firm. It is argued that traditional approaches such as the neoclassical, principal‐agent, and transaction costs theories cannot by themselves explain firm boundaries. The book describes a theory—the incomplete contracting or property rights approach—based on the idea that power and control matter when contracts are incomplete. If the terms of a transaction can always be renegotiated, the incentives of a party to undertake relationship‐specific investments will depend crucially on the ability to control the use of productive assets when renegotiation takes place. Asset ownership becomes an essential source of power. The theory suggests that firm boundaries are chosen to allocate power optimally among the various parties to a transaction. The foundations of incomplete contracting are also discussed. The remainder of the book applies incomplete contracting ideas to understand the financial structure of closely held and public companies. The analysis illustrates how debt acts as an automatic mechanism to constrain the behaviour of managers or owners of both kinds of companies. In closely held companies, debt can force an entrepreneur to pay out funds to investors rather than to himself. In a public company, ownership is dispersed among small shareholders causing a separation between ownership and control. It is argued that debt and equity choices, capital structure decisions, bankruptcy procedures, corporate governance, and takeovers, play a substantial role in limiting the ability of a (self‐interested) manager to make unprofitable but power‐enhancing decisions.

Abstract:ABSTRACT A risk‐averse entrepreneur with access to a profitable venture needs to raise funds from investors. She cannot indefinitely commit her human capital to the venture, which limits the firm's debt capacity, distorts investment and compensation, and constrains the entrepreneur's risk sharing. This puts dynamic liquidity and state‐contingent risk allocation at the center of corporate financial management. The firm balances mean‐variance investment efficiency and the preservation of financial slack. We show that in general the entrepreneur's net worth is overexposed to idiosyncratic risk and underexposed to systematic risk. These distortions are greater the closer the firm is to exhausting its debt capacity.

Abstract:The first of two articles which reveal the theoretical and practical significance of the researches awarded 2022 Sveriges Riksbank Prize in Economic Sciences. The author shows that the laureates laid the foundations of both the modern microeconomic theory of banks and financial institutions and the analysis of the role of financial intermediation in macroeconomic cycles. It is found that until the 1980s two powerful theoretical traditions dominated in the analysis of financial intermediation. The first tradition was to consider banks primarily as subjects of the money supply. It originates from the controversy between the quantitative theory of money and the real bills doctrine and culminates in the outstanding work by M. Friedman and A. Schwartz. The second tradition was a well-formalized neoclassical approach to the financial system. It was based on the efficient markets hypothesis, the Modigliani-Miller theorem, and the banking theory of E. Fama, where financial institutions are only a veil for real economic activities. It is shown that the growth of interest in the micro- and macroeconomic aspects of the financial sector activities in the late 1970s was due to the growth of its power due to the development of technologies and globalization, and due to the emergence of information economic theory which created a theoretical basis for the endogenous derivation of financial intermediaries that overcome market imperfections in ensuring the flow of funds between savers and borrowers. The article reveals the theoretical and practical importance of D. Diamond and Ph. Dybvig’s works, in which a bank endogenously arises as an optimal contract for solving important socio-economic problems of financing long-term projects with liquid deposits and of delegated monitoring of borrowers. The author emphasizes the importance of the scientists’ analysis and formalization of the incentives that determine the peculiarities of the intermediary role of banks and the nature of their services for financial regulation. It is shown that the model of delegated monitoring by D. Diamond not only demonstrates social benefits of specialization in monitoring, but also solves the problem of depositors' monitoring a bank as a monitor, revealing the incentives for the efficient implementation of borrowers monitoring by the bank: in conditions of diversification of borrowers, when their profits have an independent probability distribution, monitoring helps to avoid liquidation even in the event that part of the borrowers' projects are not successful. It is concluded that the formalization of the banks’ built-in vulnerability in the Diamond-Dybvig model, associated with their function of maturity transformation, and its overcoming by government institutional mechanisms, which, among other things, can distort the banks’ incentives, in effect substantiate the "symbiosis" of a state and banks in ensuring the latter’s stable functioning.

Abstract:We consider the classic principal-agent model of contract theory, in which a principal designs an outcome-dependent compensation scheme to incentivize an agent to take a costly and unobservable action. When all of the model parameters---including the full distribution over principal rewards resulting from each agent action---are known to the designer, an optimal contract can in principle be computed by linear programming. In addition to their demanding informational requirements, such optimal contracts are often complex and unintuitive, and do not resemble contracts used in practice. This paper examines contract theory through the theoretical computer science lens, with the goal of developing novel theory to explain and justify the prevalence of relatively simple contracts, such as linear (pure commission) contracts. First, we consider the case where the principal knows only the first moment of each action's reward distribution, and we prove that linear contracts are guaranteed to be worst-case optimal, ranging over all reward distributions consistent with the given moments. Second, we study linear contracts from a worst-case approximation perspective, and prove several tight parameterized approximation bounds.

Abstract:This paper develops a model of private bilateral contracting, in which an exogenous network determines the pairs of players who can communicate and contract with each other. After contracting, the players interact in an underlying game with globally verifiable productive actions and externally enforced transfers. The paper investigates whether such decentralized contracting can internalize externalities that arise due to parties being unable to contract directly with others whose productive actions affect their payoffs. The contract‐formation protocol, called the "contracting institution," is treated as a design element. The main result is positive: There is a contracting institution that supports efficient equilibria for any underlying game and connected network. A critical property is that the institution allows for sequential contract formation or revision. The equilibrium construction features assurance contracts and cancellation penalties.

Abstract:Editor’s Introduction Originally published in Volume 36, Number 1, Spring 1992, pages 3-6. Omicron Delta Epsilon presented Douglass North (1920-2015) with the John R. Commons award in 1992 for his contributions to the economics profession. The following year he shared the Nobel Memorial Prize in Economic Sciences with Robert Fogel. The Nobel honored their work in applying economic theory and quantitative methods to the study of economic history and institutional change. As a pioneer in what has become known as cliometrics (named for the classical muse of history, Clio), Professor North’s scholarship focused on how human institutions and their organizational structures influence economic and societal outcomes. He is widely recognized as one of the founders of the New Institutional Economics school of thought. In this paper, his Commons Award lecture, Professor North describes and discusses his views on the limitations of neoclassical economics that are rooted in the assumption of instrumental rationality. His discourse on culturally influenced mental models and the limitations of our ability to process complex information presages the ongoing revolution in behavioral economics. This paper remains as timely today as it did when it first appeared in The American Economist.

Abstract:We are studying in this article an interplay between workers in organizations under the assumption that workers exhibit behavioral biases: envy, jealousy, or admiration toward the other coworkers’ compensation. We assume workers care about their relative position, and we study the impact of this assumption on their efforts and on their optimal incentive contracts. We explicitly solve for the optimal incentive contract of moral hazard a la Holmstrom and Milgrom (Econometrica 55:303–328, 1987). We model team production by agents in which each agent’s effort generates an observable signal and depends on efforts of other agents. One of the important findings is that an agent’s optimal effort is negatively impacted by the behavioral biases in other agents’ judgments. We also show envious behavior is destructive for organizations. Consistent with Tirole (Econometrica 69(1):1–35, 2001), our findings suggest that in the presence of agency problems induced by envy or jealousy, the optimal compensation exhibits high pay-for-performance sensitivity.

Abstract:In a continuous-time setting where a risk-averse agent controls the drift of an output process driven by a Brownian motion, optimal contracts are linear in the terminal output; this result is well-known in a setting with moral hazard and – under stronger assumptions – adverse selection. We show that this result continues to hold when in addition reservation utilities are type-dependent. This type of problem occurs in the study of optimal compensation problems involving competing principals.

Abstract:Celebrating the 150th anniversary of Cournot's work, which Mark Blaug has characterized as 'a book that for sheer originality and boldness of conception has no equal in the history of economics thought', this volume focuses on the properties and uses of Cournot's model of competition among the few. While there are many issues that Cournot explored in researches into the mathematical principles of the theory of wealth, the topic that he is most readily associated with - and which now is also enjoying a revival - is his model of oligopolistic interaction among firms. This revival of interest in Cournot's model is due largely to increased emphasis by economists on capturing elements of imperfect competition and strategic behavior.
