Abstract:The von Neumann-Morgenstern ‘expected utility hypothesis’ as presented in Chapter I of The Theory of Games and Economic Behavior (1944) was the first attempt at a rigorous axiomatization of a fundamental concept of economics, namely, a general theory of utility. There is no a priori notion of ‘rationality’ in the theory; rather, that is a concept to be derived and given meaning to from the theory. The theory is ‘absolutely convincing’ in the sense that if behavior deviates from that predicated by the theory, after explanation of the theory, behavior would be adjusted. The von Neumann-Morgenstern ‘expected utility theory’ was the first approximation to an undoubtedly much richer and far more complicated reality. Critics of the theory, such as Allais and others, have centered their criticism of the theory not on the internal consistency of the axioms of which the theory is composed but rather on the validity of the axioms themselves. In that sense, the attacks on the theory are misplaced. It is common knowledge throughout scientific circles that axiomatic systems are often modified as axioms are more precisely specified, qualified, or, at times, replaced, as our understanding of physical laws is expanded. Not unexpectedly, the evolution of the von Neumann-Morgenstern ‘expected utility theory’ over the past thirty years is in complete concordance with scientific progress.

Abstract:Expected Utility: Algebraic Expected Utility In this paper, we provide two axiomatizations of algebraic expected utility, which is a particular generalized expected utility, in a von Neumann-Morgenstern setting, i.e. uncertainty representation is supposed to be given and here to be described by a plausibility measure valued on a semiring, which could be partially ordered. We show that axioms identical to those for expected utility entail that preferences are represented by an algebraic expected utility. This algebraic approach allows many previous propositions (expected utility, binary possibilistic utility,...) to be unified in a same general framework and proves that the obtained utility enjoys the same nice features as expected utility: linearity, dynamic consistency, autoduality of the underlying uncertainty measure, autoduality of the decision criterion and possibility of modeling decision maker's attitude toward uncertainty.

Abstract:Abstract We reformulate expected utility theory, from the viewpoint of bounded rationality, by introducing probability grids and a cognitive bound; we restrict permissible probabilities only to decimal ( $$\ell $$ l -ary in general) fractions of finite depths up to a given cognitive bound. We distinguish between measurements of utilities from pure alternatives and their extensions to lotteries involving more risks. Our theory is constructive from the viewpoint of the decision maker. When a cognitive bound is small, the preference relation involves many incomparabilities, but these diminish as the cognitive bound is relaxed. Similarly, the EU hypothesis would hold more for a larger bound. The main part of the paper is a study of preferences including incomparabilities in cases with finite cognitive bounds; we give representation theorems in terms of a 2-dimensional vector-valued utility functions. We also exemplify the theory with one experimental result reported by Kahneman and Tversky.

Abstract:In the wake of growing awareness, decision makers anticipate that they might acquire knowledge that, in their current state of ignorance, is unimaginable. Supposedly, this anticipation manifests itself in the decision makers' choice behavior. In this paper we model the anticipation of growing awareness, lay choice-based axiomatic foundations to a subjective expected utility representation of beliefs about the likelihood of discovering unknown consequences, and assign utility to consequences that are not only unimaginable but may also be nonexistent. In so doing, we maintain the flavor of reverse Bayesianism of Karni and Vierø (2013, 2015).

Abstract:This paper axiomatizes, in a two-stage setup, a new theory for decision under risk and ambiguity. As a special case, we obtain a preference axiomatization of a decision theory that is a rank-dependent generalization of the popular maxmin expected utility theory. We characterize ambiguity aversion in our theory.

Abstract:Quantum cognition in decision-making is a recent and rapidely growing field. In this paper we develop an expected utility theory in a context of non-classical (quantum) uncertainty. We replace the classical state space with a Hilbert space which allows introducing the concept of quantum lottery. Within that framework we formulate axioms on preferences over quantum lotteries to establish a representation theorem. We show that demanding the consistency of choice behavior conditional on new information is equivalent to the von Neuman-Lüders postulate applied to beliefs. A dynamically consistent quantum-like agent may violate dynamic recursive consistency, however. This feature suggests interesting applications in behavioral economics as we illustrate in an example of persuasion.

Abstract:The von Neumann-Morgenstern (VNM) utility theorem shows that under certain axioms of rationality, decision-making is reduced to maximizing the expectation of some utility function. We extend these axioms to increasingly structured sequential decision making settings and identify the structure of the corresponding utility functions. In particular, we show that memoryless preferences lead to a utility in the form of a per transition reward and multiplicative factor on the future return. This result motivates a generalization of Markov Decision Processes (MDPs) with this structure on the agent's returns, which we call Affine-Reward MDPs. A stronger constraint on preferences is needed to recover the commonly used cumulative sum of scalar rewards in MDPs. A yet stronger constraint simplifies the utility function for goal-seeking agents in the form of a difference in some function of states that we call potential functions. Our necessary and sufficient conditions demystify the reward hypothesis that underlies the design of rational agents in reinforcement learning by adding an axiom to the VNM rationality axioms and motivates new directions for AI research involving sequential decision making.

Predicting the Unpredictable under Subjective Expected Utility

Abstract:We consider a decision maker who is unaware of objects to be sampled and thus cannot form beliefs about the occurrence of particular objects. Ex ante she can form beliefs about the occurrence of novelty and the frequencies of yet to be known objects. Conditional on any sampled objects, she can also form beliefs about the next object being novel or being one of the previously sampled objects. We characterize behaviorally such beliefs under subjective expected utility. In doing so, we relate "reverse" Bayesianism, a central property in the literature on decision making under growing awareness, with exchangeable random partitions, the central property in the literature on the discovery of species problem and mutations in statistics, combinatorial probability theory, and population genetics. Partition exchangeable beliefs do not necessarily satisfy "reverse" Bayesianism. Yet, the most prominent models of exchangeable random partitions, the model by De Morgan (1838), the one parameter model of Ewens (1972), and the two parameter model of Pitman (1995) and Zabell (1997), do satisfy "reverse" Bayesianism.

Abstract:To study the assumption that the utility maximization hypothesis implicitly adds to consumer theory, we consider a mathematical representation of pre-marginal revolution consumer theory based on subjective exchange ratios. We introduce two axioms on subjective exchange ratio, and show that both axioms hold if and only if consumer behavior is consistent with the utility maximization hypothesis. Moreover, we express the process for a consumer to find the transaction stopping point in terms of differential equations, and prove that the conditions for its stability are equal to the two axioms introduced in the above argument. Therefore, the consumer can find his/her transaction stopping point if and only if his/her behavior is consistent with the utility maximization hypothesis. In addition to these results, we discuss equivalence conditions for axioms to evaluate their mathematical strength, and methods for expressing the theory of subjective exchange ratios in terms of binary relations.

Abstract:In this note we analyze the relationship between the properties of von Neumann-Morgenstern utility functions and expected utility functions. More precisely, we investigate which of the regularity and concavity assumptions usually imposed on the latter transfer to the former and vice versa. In particular we obtain that, in order for the expected utility functions to fulfill such classical properties, it is enough to assume them for the von Neumann-Morgenstern utility functions.

Abstract:Ellsberg thought experiments and empirical confirmation of Ellsberg preferences pose serious challenges to subjective expected utility theory (SEUT). We have recently elaborated a quantum-theoretic framework for human decisions under uncertainty which satisfactorily copes with the Ellsberg paradox and other puzzles of SEUT. We apply here the quantum-theoretic framework to the Ellsberg two-urn example, showing that the paradox can be explained by assuming a state change of the conceptual entity that is the object of the decision (decision-making, or DM, entity) and representing subjective probabilities by quantum probabilities. We also model the empirical data we collected in a DM test on human participants within the theoretic framework above. The obtained results are relevant, as they provide a line to model real life, e.g., financial and medical, decisions that show the same empirical patterns as the two-urn experiment.

Abstract:This paper introduces a space of variable lotteries and proves a constructive version of the expected utility theorem. The word ``constructive'' is used here in two senses. First, as in constructive mathematics, the logic underlying proofs is intuitionistic. In a second sense of the word, ``constructive'' is taken to mean ``built up from smaller components.'' Lotteries as well as preferences vary continuously over some topological space. The topology encodes observability or verifiability restrictions -- the open sets of the topology serve as the possible truth values of assertions about preference and reflect constraints on the ability to measure, deduce, or observe. Replacing an open set by a covering of smaller open sets serves as a notion of refinement of information. Within this framework, inability to compare arises as a phenomenon distinct from indifference and this gives rise to the constructive failure of the classical expected utility theorem. A constructive version of the theorem is then proved, and accomplishes several things. First, the representation theorem uses continuous real-valued functions as indicators of preference for variable lotteries and these functions reflect the inability to compare phenomenon. Second, conditions are provided whereby local representations of preference over open sets can be collated to provide a global representation. Third, the proofs are constructive and do not use the law of the excluded middle, which may not hold for variable lotteries. Fourth, a version of the classical theorem is obtained by imposing a condition on the collection of open sets of the topology which has the effect of making the logic classical.

Abstract:An alternative preference foundation for expected utility is provided. Our segregated approach considers four logically independent implications of the classic von Neumann-Morgenstern independence axiom. The monotonicity principle is, for a transitive relation, equivalent to monotonicity with respect to first-order stochastic dominance. Rank-dependent separability is similar to the comonotonic sure-thing principle used in the ambiguity literature. The remaining two properties are weak formulations of the independence principle which invoke the latter only for probability mixtures with the extreme, that is the best, respectively, the worst outcome. These four implications of independence, together with completeness, transitivity and continuity of a preference relation, characterize expected utility. Furthermore, if rank-dependent separability is dropped, expected utility still holds on each subset of three-outcomes lotteries that give positive probability to both the best and the worst outcomes.

Utility maximization in constrained and unbounded financial markets: Applications to indifference valuation, regime switching, consumption and Epstein-Zin recursive utility

Abstract:This memoir presents a systematic study of the utility maximization problem of an investor in a constrained and unbounded financial market. Building upon the work of Hu et al. (2005) [Ann. Appl. Probab., 15, 1691--1712] in a bounded framework, we extend our analysis to the more challenging unbounded case. Our methodology combines both methods of quadratic backward stochastic differential equations with unbounded solutions and convex duality. Central to our approach is the verification of the finite entropy condition, which plays a pivotal role in solving the underlying utility maximization problem and establishing the martingale property and the convex duality representation of the conditional value process. Through four distinct applications, we first study the utility indifference valuation of financial derivatives with unbounded payoffs, uncovering novel asymptotic behaviors as the risk aversion parameter approaches zero or infinity. Furthermore, we study the regime switching market model with unbounded random endowments and consumption-investment problems with unbounded random endowments, both constrained to portfolios chosen from a convex and closed set. Finally, we investigate the investment-consumption problem of an investor with the Epstein-Zin recursive utility in an unbounded financial market.

Abstract:We study a model of time preference in which both current consumption and the memory of past consumption enter “experienced utility”—or the felicity—of an individual. An individual derives overall utility from her own felicity and the anticipated felicities of future selves. These postulates permit an agent to anticipate future regret in current decisions, and generate a set of novel testable implications in line with empirical evidence. The model can be applied to disparate phenomena, including present bias, equilibrium savings behavior, anticipation of regret, and career concerns.

Abstract:In this paper, we establish a mathematical duality between utility transforms and probability distortions. These transforms play a central role in decision under risk by forming the foundation for the classic theories of expected utility, dual utility, and rank-dependent utility. Our main results establish that probability distortions are characterized by commutation with utility transforms, and utility transforms are characterized by commutation with probability distortions. These results require no additional conditions, and hence each class can be axiomatized with only one property. Moreover, under monotonicity, rank-dependent utility transforms can be characterized by set commutation with either utility transforms or probability distortions.

Abstract:The expected utility hypothesis is a popular concept in economics that is useful for making decisions when the payoff is uncertain. In this paper, we investigate the implications of a fluctuation theorem in the theory of expected utility. In particular, we wonder whether entropy could serve as a guideline for gambling. We prove the existence of a bound involving the certainty equivalent which depends on the entropy produced. Then, we examine the dependence of the certainty equivalent on the entropy by looking at specific situations, in particular the work extraction from a nonequilibrium initial state.
