Abstract:Turkey’s central bank hiked interest rates by 200 basis points to 17% yesterday, in a bigger-than-expected move, as it seeks to cool double-digit infl ation and bolster its policy credibility under new governor Naci Agbal. The lira rallied to its strongest in more than a month and analysts said Agbal passed a test of his ability to set monetary policy after only two months on the job. The bank, faced with record dollarisation and a weak lira, lifted its one-week repo rate from 15%. It again pledged to “decisively” keep policy tight to permanently lower infl ation, which stood at 14% last month and has been above target for years. “Agbal has totally passed the test” and showed the bank “is getting serious about infl ation,” said Cristian Maggio, head of emerging markets strategy at TD Securities. The lira – among the weakest of the emerging market currencies this year – rallied as much as 1% against the US dollar and stood at 7.575 at 1155 GMT. The tightening follows a hefty hike of 475 points last month, which was Agbal’s fi rst move after taking the reins in a leadership overhaul in which Turkish President Recep Tayyip Erdogan pledged a new marketfriendly economic era. The “strong” tightening was meant to “eliminate risks to the infl ation outlook, contain infl ation expectations and restore the disinfl ation process as soon as possible,” the policy committee said in a statement. Economists predicted a 150-point rise in a Reuters poll, especially with coronavirus fallout set the crimp the economy this winter. But infl ation is rising and well above the 5% target range, and Turks continue to buy foreign currencies at record levels, keeping Turkey’s lira near record lows and putting pressure on the bank to tighten again. The bank said FX buying will reverse along with infl ation. Agbal acknowledged last week that the lira’s roughly 23% drop this year has kept infl ation lofty, but the bank still sees it dipping to 9.4% by the end of 2021. The lack of monetary stimulus could exacerbate an economic slowdown brought on by restaurant closures and new curfews, after the pandemic’s fi rst wave sharply contracted activity in the second quarter. But the central bank is focused on infl ation and its depleted FX buff er, which on a net basis is down by more than half this year due largely to costly state interventions in FX markets to support the lira. Erdogan has long blamed high rates for infl ation and has held foreign investors responsible for the economy’s woes. But last month he said even “bitter” policies would be adopted. New Perspectives on Turkey

Abstract:In 1989, Turkey became one of the first-and few-emerging economies to fully liberalize its capital account. Given the adverse macroeconomic conditions before the reforms, it is puzzling that Turkish policy-makers implemented policies amounting to a comprehensive and imprudent capital account liberalization. Using in-depth interviews with a significant number of key decision-makers behind capital account liberalization and employing archival material from news sources on the debates surrounding the reform process, this article examines the policy objectives and rationale behind the Turkish capital account liberalization. The main argument is that capital account liberalization represented a political rationality that put a premium on short-term expansion through funds from the rest of the world. This liberalization was a policy response to decreasing rates of economic growth and demands from organized labor and public employees for better working conditions and higher wages. Thus, this article shows that these distributional conflicts and the trajectory of economic growth were important determinants of the timing and scope of capital account liberalization in Turkey.
Low monetary credibility keeps strain on Turkish lira

Abstract:Significance The recovery from the record low of 4.93 on May 23 may reflect officials’ efforts to counteract President Recep Tayyip Erdogan’s disastrous interventions in Turkey’s economic policy debate. His vociferous opposition to a sharp and sustained increase in rates has sapped the inflation-fighting credibility of the Central Bank (TCMB). However, emerging market (EM) assets are also under strain from the rise in the dollar and US Treasury yields, fuelling concerns for a full-blown financial crisis given Turkey’s large external financing needs and relatively low foreign-exchange reserves. Impacts The euro’s fall versus the dollar due to fears of euro-area slowdown and disorderly Italian bond sell-off will put more strain on EM assets. Despite deteriorating market conditions, cumulative net inflows into EM bond and equity funds since January have so far remained strong. If OPEC and Russia raise oil output to cap prices, it could take some pressure off Turkey’s chronic current account deficit.

Abstract:The highest rate of inflation was observed as countries faced increasing prices for food and energy, primarily due to supply disruptions caused by the COVID-19 pandemic and the war in Ukraine. In such challenging times, interest rate-based monetary policy remains an important issue for fighting inflation. From a policy perspective, central banks all over the globe tighten their monetary policy stance to cool inflation. Arguably, Turkey opted for an ultra-lose monetary policy via very low interest rates in response to high inflation. Drawing on the Turkish experience, we tackle the evolution of the Turkish central bank's operations in the face of high inflation, providing further details on how ultra-loose monetary policy implementation can be extremely challenging in a highly inflationary economy. We extend the existing body of literature by employing the time-varying Granger causality model proposed by Shi et al. (J Time Ser Anal 39:966–987,2018; J Financ Econom 18:158–180, 2020). Using monthly data (2005:01 to 2022:01), we examine the links between interest rates, inflation, and exchange rates to detect possible changes across various time horizons. The major finding of this study explores the significant episodes of causality by detecting the origination date of causality starting from 2018 toward 2021. This finding confirms that August 2018 and its repercussions on the sharp currency depreciation and high Turkish inflation are pivotal moments to understand the nature of Turkey's economic growth model and the impact of monetary policy in the ongoing economic crisis that hit Turkey harder. Our results reveal that a poorly managed country's interest rate decisions can be disastrous for the exchange rate movements and inflation dynamics, whereas the conclusion is that there are limits to what central banks can do.

Abstract:This paper investigates the effectiveness of macroprudential policies introduced by Turkey in late 2010. The unprecedented quantitative easing policies of advanced countries after the global financial crisis have presented serious financial stability concerns for most emerging countries including Turkey. To cope with these challenges, Turkey has devised new policy tools such as asymmetric interest rate corridor and reserve option mechanism. From the perspective of capital flows, the interest rate corridor works mainly through stabilizing supply of foreign funds, and the reserve option mechanism through decreasing the sensitivity of equilibrium exchange rate to shifts in the demand for foreign funds. Using a large panel of 46 countries and employing [Bruno and Shin (2013a). Capital flows, cross-border banking and Global liquidity. Working paper, Princeton university; Bruno and Shin (2013b). Assessing macroprudential policies: Case of Korea. Working paper, Princeton university] methodology, we investigate whether the new policy framework in Turkey has been successful in cushioning the economy from volatile cross-border capital flows from a comparative perspective. The results show that, after controlling for a set of domestic and external variables and relative to a group of advanced and emerging countries, cross-border capital flows to Turkey have been less sensitive to global factors after the implementation of macroprudential policies.

Abstract:In the past two decades, Turkey has experienced multiple changes in its monetary policy regime. To analyse how these policy changes affect the behaviors of households and firms, some behavioral parameters are incorporated into a small open economy New Keynesian model. Our approach consists of four phases. First, we assess the impacts of the behavioral parameters on the model and find that higher values of the parameters increase the effects of expectations on the model. Second, for the period between 2006 and 2021, the model is estimated for the Turkish economy and the findings show that both households and firms are more forward-looking in their decision making. Moreover, the current variables have a weak effect on the nominal interest rate, and the inertial nominal interest rate has a strong effect on it. Third, we analyze the evolution of the model parameters over the period and find that the behavioral parameters tend to increase, while the monetary policy becomes more inertial. Finally, we conclude that the Central Bank should follow Domestic Inflation-based Taylor rule to minimize welfare loss.

Impact of Political Risk on Foreign Direct Investment with Fourier Approach: The Case of Turkey

Abstract:Foreign direct investment (FDI) is a desirable form of capital inflows to emerging and developing countries. Such investments are less susceptible to crises and sudden breakdowns. Therefore, foreign direct investment between the political risks of using annual data for the years 1984-2019 which might influence Turkey has been tested. For this purpose, Fourier-based unit root and cointegration analysis are used. As a result of the Fourier unit root analysis, it is concluded that the FDI variable is difference stationary and the political risk variable is level stationary. For this reason, Yılancı et al. (2020), a fractional-frequency Fourier bootstrap autoregressive distributed lag (ARDL) boundary test was applied to the literature. This test, which is in nonlinear form, captures smooth transitional changes in long-term relationships. As a result of the analysis, it is seen that there is a cointegration relationship between foreign direct investments and political risk and the variables come to equilibrium in the long run. In addition, it is seen that the calculated long-term coefficient is positive and significant and the error mechanism works correctly in the short term. Therefore, as political stability is achieved foreign direct investment inflows will increase and the economies of the country will gain an advantage in reaching high levels of financial development. As a result, it is concluded that the Weak Partisan model is valid in the Turkish economy.

Abstract:Purpose The purpose of this study is to examine the long- and short-term relationships between the BIST100, RSC index, the EURO/TRY exchange rate, bank loans provided to the private sector, imports and exports, and nonperforming loans (NPLs) with the autoregressive distributed lag (ARDL) bound, Johansen co-integration and vector error correction model (VECM) causality tests. Political developments, pandemics, conflicts between countries, trade chains and general economic and financial problems that have frequently occurred worldwide in recent years have significantly affected the Turkish economy as well as all other countries. Türkiye's economy is intricately linked with global financial markets, and understanding the dynamics between domestic macroeconomic variables and external financial indicators can provide insights into the country's economic resilience and vulnerabilities to external shocks. Design/methodology/approach Two distinct models are used in the analysis, with the Borsa Istanbul 100 (BIST100) Index and the Real Sector Confidence (RSC) Index serving as the dependent variables. This study examines the long- and short-term relationships between the BIST100, RSC index, the EURO/TRY exchange rate, bank loans provided to the private sector, imports and exports, and nonperforming loans (NPLs) with the ARDL bound, Johansen cointegration and VECM causality tests. The study uses monthly data spanning from December 31, 2002, to July 29, 2022, offering a comprehensive perspective on the dynamics of the Turkish economy. Findings The findings reveal significant long-run relationships between the BIST100 and the exchange rate, imports and exports. Short-run dynamics indicate the importance of changes in these variables, as well as NPLs and RSC, in affecting the BIST 100. The model captures the impact of economic indicators such as imports, NPLs and exports on RSC. In addition, it underscores a long-run equilibrium relationship, suggesting a responsive RSC to deviations. There is a strong positive relationship between BIST100 and the RSC. Causality tests reveal temporal relationships and causal links, with evidence of bidirectional causality for some variables, providing comprehensive insights into the short-term dynamics and adjustment mechanisms influencing RSC in the Turkish economic context. Practical implications Amidst global economic uncertainties and fluctuations, particularly in emerging markets such as Türkiye, understanding the relationships between financial market indicators and macroeconomic variables may help policymakers formulate effective monetary and fiscal policies aimed at stabilizing the economy, promoting sustainable growth and mitigating financial risks. In addition, these insights have practical implications for investors, regulators and other financial market participants seeking to make informed decisions in an increasingly interconnected and dynamic global economy. Originality/value This study uniquely examines a wide range of macroeconomic variables and financial indicators specific to Türkiye, including both traditional and nontraditional factors. This study also offers unprecedented insights into the unique characteristics and dynamics of the Turkish economy and provides valuable insights for businesses, investors and policymakers to consider Türkiye's economic environment more effectively.

Abstract:The purpose of the study is to use fuzzy logic methods to assess the stance of the Central Bank of the Republic of Türkiye (CBRT) towards monetary policy. These methods enable us to examine the coherence and consistency between the CBRT's discourses and policy stance with its declarations covering the period 2011:09 - 2019:12. Key variables are included that effectively explain the proxy for the central bank's policy stance by mutual information measure for variable selection. The policy stance of the CBRT is classified by fuzzy C-means clustering within the scope of the rule-based fuzzy logic model. This analysis allows us to group the policy stance as loose, moderate, and tight. Within the analysis timeframe, the CBRT maintained a rhetoric of consistent tightness in statements regarding its monetary policy stance. However, the only overlap occurred between June 2018 and July 2019, when the policy stance declared by the CBRT and the model results aligned. In the remaining periods, the policy stance declared by the CBRT does not correspond with the model outputs.

Abstract:This study investigates the asymmetric effect of exchange rate volatilities on Turkey’s bilateral trade with Germany over the period between 2002:1 and 2020:2. This study uses the Markov Regime Switching model to analysis the effect of the real exchange rate changes on the bilateral trade volume of Turkey with Germany throughout the periods of expansion and contraction in the trade volume. The results obtained reveal that the changes in real exchange rate have positive impact on the bilateral trade balance in the expansion period, despite there is no statistically significant evidence in the contraction period. This study also concludes the J-curve is valid in Turkey and Germany's bilateral trade relations because of the export-boosting effect of the real exchange rate in the expansion period.

Abstract:Abstract Expansionary monetary policies, which started to be implemented after the global crisis in 2008 and became widespread during the COVID-19 period, lowered global interest rates and increased the stock market indexes. This study aims to investigate the effects of expansionary monetary policies implemented before and during COVID-19 on foreign direct investment (FDI) flows to emerging economies. In this context, the effect of expansionary monetary policies on FDI has been tried to be determined through the changes created in financial indicators such as interest rate and stock market index. Accordingly, the effects of the developments in the global stock market index and interest rates on the FDI for Brazil, China, Turkey, and Poland were estimated using the autoregressive distributed lag (ARDL) model for the period 2008–2021. Empirical findings show that expansionary monetary policy practices before and during COVID-19 causing high global stock market index and low-interest rates encourage FDI inflows to developing countries. The empirical results on the effects of expansionary monetary policies applied before and during COVID-19 on FDI allow important implications to be made when considered together with the contractionary monetary policies to be implemented after COVID-19. So much so that our empirical results in favour of FDI flows to developing countries regarding the expansionary monetary policies implemented before and during COVID-19 imply that the transition to contractionary monetary policy in the post-COVID-19 period may cause significant constraints on the FDI inflows to developing countries. Therefore, it may be expected that favourable financial conditions for foreign direct capital inflows to developing countries will disappear in the post-COVID-19 period. In other words, the falling global stock market index and increasing interest rates along with the contractionary monetary policies implemented in the post-COVID-19 period will be able to have the potential to cause a significant change in the investment preferences of international companies towards developing economies. The general policy prescription obtained from the results of the study shows that developing countries would need much more FDI-attracting policies in order to compensate for the negative financial effects of contractionary monetary policies implemented in the post-COVID-19 period.

Abstract:In this paper we decompose Turkish Lira interest rates into expected short rate and term premium components, using two well-established methods. Then we focus on the impact of the share of foreign investors on bond yields by instrumenting that share with VIX and Move indices while controlling for other macroeconomic determinants of term premium. We find that a one-percentage-point increase in the foreign investors' share in the bond market reduces the 5-year term premium by 55 basis points, which could be attributed to the impact of yield-seeking foreign investors in emerging markets.

Abstract:The research aims to provide new empirical evidence by testing the impact of the external shocks namely: oil prices and the U.S interest rate on Turkey’s real estate market by using three techniques of co-integration tests namely: the newly developed bootstrap autoregressive distributed lag (ARDL) testing approach as proposed by (McNown et al. 2018), the new approach involving the Bayer-Hanck (2013) combined co-integration test, Hatemi-J (2008) co-integration testing approach. The ARDL model is utilized to explore the relationship between the variables. The findings show that the oil prices have a positive impact on Turkey’s real estate market, the results confirm that there is a significant impact of oil prices on Turkey’s real estate market through the domestic interest rate. Furthermore, the results demonstrated that there is a significant spillover influence of the U.S. interest rates on Turkey’s real estate market through oil prices and domestic interest rates. This study suggests that the following factors led to increasing the sensitivity and volatility of the Turkish real estate market to oil prices and the U.S. interest rate fluctuations: the presence of economic interdependence between the USA and Turkey, and the majority of the external debts and the reserve currency in Turkey are composed in the USD, and Turkey’s oil imports hit record high in last years. Finally, this article suggests that policymakers in Turkey should pay close attention to the effects of external shocks namely the oil prices and U.S. interest rates on Turkish markets to maintain economic and financial stability.

Abstract:The prediction of the exchange rate time series has been quite challenging but is an essential process. This is as a result of the inherent noise and the volatile behavior in these series. Time series analysis models such as ARIMA have been used for this purpose. However, these models are limited due to the fact that they are not able to explain the non-linearity as well as the stochastic properties of foreign exchange rates. In order to perform a more accurate exchange rate prediction, deep-learning methods have been employed withremarkable rates of success. In this paper, we apply the Long-Short Term Memory Neural Network to predict the USD/TL exchange rate in Turkey. The result from this paper indicates that the Long-Short Term Memory Neural Network deep learning method gives higher prediction accuracy compared to the Auto Regressive Integrated Moving Average and the Multilayer Perception Neural Network models.

CAMELS-DEA in assessing the role of major factors in achieving higher efficiency levels: evidence from Turkish banks

Abstract:This study investigates the efficiency of Turkish banks from 2010 to 2023 under unconventional central bank monetary policies, a departure from studies in developed economies using Capital adequacy, Asset quality, Management, Earnings, Liquidity, and Sensitivity (CAMELS) ratings. This study involves two stages. In the first stage, we calculate the efficiency scores of Turkish banks through a CAMELS ratings-based data envelopment analysis (CAMELS-DEA) model with two enhancements. Then, in the second stage, we conduct static and dynamic panel data analysis, relating these CAMELS-DEA efficiency estimates to factors and economy-wide variables thought to impact the banks' efficiency levels, capturing cross-sectional variations across entities and mitigate potential endogeneity bias by incorporating lagged dependent variables as instruments. The study reveals a significant relationship between Turkish bank efficiency, size, and type, with public capital deposit banks as well as banks with the highest number of branches displaying superior performance. The results show that unemployment rate , government debt , exchange rate , and inflation rate have a meaningful impact on banking efficiency. Government debt and exchange rate have an inverse relationship with efficiency while the remaining variables are positively correlated. These findings underline the potential for rising inflation to trigger financial instability after abrupt and unforeseen inflation spikes.

Abstract:Purpose This paper aims to achieve two goals: first, to evaluate the existing interest-free monetary policy tools in the major Islamic financial hubs of Malaysia, Pakistan and Bahrain and; second, to suggest how monetary policy tools in Turkey can be used in other countries. Design/methodology/approach This study follows a qualitative research method based on literature review, comparison, evaluation and design. Findings The policy rate cannot be used due to Shariah concerns. The reserve requirement depends on qard, and the reserves should be kept separately in the central bank. In terms of ijarah sukuk, Shariah concerns should be taken into account and a new structure, as displayed in Figure 3, should be followed. Government investment certificates can be used as an interest-free monetary policy tool. A genuine mudarabah interbank investments can also be used. Wadiah acceptance with no habitual gift can be used as well, and Tawarruq and central bank notes are not preferable due to Shariah concerns as well. Having said that, a Turkey-based tawarruq platform can be structured for others to use instead of applying to London. Originality/value This paper's unique suggestion is to develop an interbank taqaruz market and a taqaruz method with the central bank. It is also unique for Turkey in the subject.

Abstract:This paper aims to analyze the relationship between yield curve -being a line of the interests in various maturities at a given time- and GDP growth in Turkey. The paper focuses on analyzing the yield curve in relation to its predictive power on Turkish macroeconomic dynamics using the linear regression model. To do so, the interest rate spreads of different maturities are used as a proxy of the yield curve. Findings of the OLS regression are similar to that found in the literature and supports the positive relation between slope of yield curve and GDP growth in Turkey. Moreover, the predicted values of the GDP growth from interest rate spread closely follow the actual GDP growth in Turkey, indicating its predictive power on the economic activity.

Evaluating the Efficacy of Monetary Policy in Driving Economic Growth in Turkey

Abstract:This paper examines the efficacy of monetary policy in fostering output growth in Turkey by analyzing annual time-series data sourced from the Central Bank of the Republic of Turkey (CBRT) spanning from 2005 to 2023. The research employs the Autoregressive Distributed Lag (ARDL) bounds testing procedure. The findings reveal that money supply, considered an indicator of monetary policy in the context of this study, exerts a positive and statistically significant influence on output growth in Turkey in both the short and long term. Additionally, government expenditure has a positive and statistically significant impact on growth in the long term, albeit weaker than the impact of money supply. Lastly, in the long term, inflation negatively affects growth, with statistical significance observed at the 10% level.

Abstract:Throughout the past year, Turkey's central bank policy to decrease the nominal interest rate has caused episodes of severe fluctuations in Turkish lira exchange rates. According to these conditions, the daily return of the USD/TRY have attracted the risk-taker investors' attention. Therefore, the uncertainty about the rates has pushed algorithmic traders toward finding the best forecasting model. While there is a growing tendency to employ sophisticated models to forecast financial time series, in most cases, simple models can provide more precise forecasts. To examine that claim, present study has utilized several models to predict daily exchange rates for a short horizon. Interestingly, the simple exponential smoothing model outperformed all other alternatives. Besides, in contrast to the initial inferences, the time series neither had structural break nor exhibited signs of the ARCH and leverage effects. Despite that behavior, there was undeniable evidence of a long-memory trend. That means the series tends to keep a movement, at least for a short period. Finally, the study concluded the simple models provide better forecasts for exchange rates than the complicated approaches.
