Abstract:Parametric insurance schemes allow for payouts to be triggered by real-time hydro-/meteorological parameters instead of waiting for damage assessments, which means they can be settled swiftly, giving people access to funds right after the event. In this work we propose a framework to design parametric insurance schemes and systematically quantify the basis risk: the difference between the parameter-based payout and the actual damage. We implement the framework in the open-source global risk assessment platform CLIMADA and illustrate it with two stylized parametric insurance case studies, targeting tropical cyclones in Mozambique and winter storms in France. The data used and the provided code base are globally-consistent, open-source, and readily available. The presented methods are therefore applicable in data-scarce areas and accessible to stakeholders from the public and private sector. Moreover, our approach can easily be adapted to other hazards and exposures worldwide. This improves the accessibility and transparency of such innovative insurance schemes.
Potential Paradigm Shift in Hazard Risk Management: AI-Based Weather Forecast for Tropical Cyclone Hazards

Abstract:The advents of Artificial Intelligence (AI)-driven models marks a paradigm shift in risk management strategies for meteorological hazards. This study specifically employs tropical cyclones (TCs) as a focal example. We engineer a perturbation-based method to produce ensemble forecasts using the advanced Pangu AI weather model. Unlike traditional approaches that often generate fewer than 20 scenarios from Weather Research and Forecasting (WRF) simulations for one event, our method facilitates the rapid nature of AI-driven model to create thousands of scenarios. We offer open-source access to our model and evaluate its effectiveness through retrospective case studies of significant TC events: Hurricane Irma (2017), Typhoon Mangkhut (2018), and TC Debbie (2017), affecting regions across North America, East Asia, and Australia. Our findings indicate that the AI-generated ensemble forecasts align closely with the European Centre for Medium-Range Weather Forecasts (ECMWF) ensemble predictions up to seven days prior to landfall. This approach could substantially enhance the effectiveness of weather forecast-driven risk analysis and management, providing unprecedented operational speed, user-friendliness, and global applicability.

The potential of big data and machine learning for weather index insurance

Abstract:Abstract. Weather index insurance is an innovative tool in risk transfer for disasters induced by natural hazards. This paper proposes a methodology that uses machine learning algorithms for the identification of extreme flood and drought events aimed at reducing the basis risk connected to this kind of insurance mechanism. The model types selected for this study were the neural network and the support vector machine, vastly adopted for classification problems, which were built exploring thousands of possible configurations based on the combination of different model parameters. The models were developed and tested in the Dominican Republic context, based on data from multiple sources covering a time period between 2000 and 2019. Using rainfall and soil moisture data, the machine learning algorithms provided a strong improvement when compared to logistic regression models, used as a baseline for both hazards. Furthermore, increasing the number of information provided during the training of the models proved to be beneficial to the performances, increasing their classification accuracy and confirming the ability of these algorithms to exploit big data and their potential for application within index insurance products.

Abstract:Insurance plays a crucial role in human efforts to adapt to environmental hazards. Effective insurance can serve as both a measure to distribute, and a method to communicate risk. In order for insurance to fulfil these roles successfully, policy pricing and cover choices must be risk-based and founded on accurate information. This is reliant on a robust evidence base forming the foundation of policy choices. This paper focuses on the evidence available to insurers and emergent innovation in the use of data. The main risk considered is coastal flooding, for which the insurance sector offers an option for potential adaptation, capable of increasing resilience. However, inadequate supply and analysis of data have been highlighted as factors preventing insurance from fulfilling this role. Research was undertaken to evaluate how data are currently, and could potentially, be used within risk evaluations for the insurance industry. This comprised of 50 interviews with those working and associated with the London insurance market. The research reveals new opportunities, which could facilitate improvements in risk-reflective pricing of policies. These relate to a new generation of data collection techniques and analytics, such as those associated with satellite-derived data, IoT (Internet of Things) sensors, cloud computing, and Big Data solutions. Such technologies present opportunities to reduce moral hazard through basing predictions and pricing of risk on large empirical datasets. The value of insurers' claims data is also revealed, and is shown to have the potential to refine, calibrate, and validate models and methods. The adoption of such data-driven techniques could enable insurers to re-evaluate risk ratings, and in some instances, extend coverage to locations and developments, previously rated as too high a risk to insure. Conversely, other areas may be revealed more vulnerable, which could generate negative impacts for residents in these regions, such as increased premiums. However, the enhanced risk awareness generated, by new technology, data and data analytics, could positively alter future planning, development and investment decisions.

Abstract:The last few years were particularly volatile for the insurance industry in North America and Europe, bringing a record number of claims due to severe weather. According to a 2013 World Bank study, annual average losses from natural disasters have increased from $50 billion in the 1980s to about $200 billion nowadays. Adaptation to such changes requires early recognition of vulnerable areas and the extent of the future risk due to weather factors. Despite the well‐documented impact of climate change on the insurance sector, there exists a relatively limited number of studies addressing the effect of the so‐called “normal” extreme weather (i.e., higher frequency and lower individual but high cumulative impact events) on the insurance dynamics. To reduce financial repercussions of such weather events, we develop a nonlinear attribution analysis of integer‐valued insurance claims and atmospheric variables. Using data‐driven nonparametric procedures, we identify triggering thresholds, or tipping points, leading to an increase in the number of claims. We develop a new data‐adaptive method to compare tails of observed and projected weather variables and employ its outcomes to assess future dynamics of insurance claims. We illustrate our approach by application to modeling and forecasting of flood‐related home insurance claims in Norway.

Abstract:This study provides a comprehensive review of the literature on climate risk insurance modeling to identify lessons learned and knowledge gaps to be addressed by future research. These models are increasingly relevant due to the rising losses attributable to climate change. Insurance models estimate risk for different perils and simulate risk‐related parameters for insurance schemes, such as premiums and deductibles. Most forward‐looking models indicate that climate change and socioeconomic developments highly exacerbate future risk and increase insurance premiums. Various studies recommend charging risk‐based premiums to incentivize adaptation efforts that limit this increase in climate risks. Other findings point toward introducing public–private insurance to cope with climate change and enhance risk spreading by introducing insurance purchase requirements or insurance products that cover multiple climate risks. Gaps that we identify in this literature include an underrepresentation of insurance assessments for developing countries and for hazards other than flooding. Additionally, we note a lack of research into insurance for non‐agricultural commercial sectors. Furthermore, less than half of the studies take a forward‐looking approach by incorporating climate change scenarios, and an even smaller percentage consider socioeconomic development scenarios. This limitation shows that current methods require additional development for assessing the effects of future climate risk on insurance. We recommend that future research develops such forward‐looking models, considers using a more refined spatial scale, broadens geographical and hazard coverage, and includes the commercial sector.

Managing Basis Risks in Weather Parametric Insurance: A Quantitative Study of Diversification and Key Influencing Factors

Abstract:Weather parametric insurance relies on weather indices rather than actual loss assessments, enhancing claims efficiency, reducing moral hazard, and improving fairness. In the context of increasing climate change risks, despite growing interest and demand,, weather parametric insurance's market share remains limited due to inherent basis risk, which is the mismatch between actual loss and payout, leading to loss without payout or payout without loss. This paper proposes a novel empirical research using Monte Carlo simulations to test whether basis risk can be managed through diversification and hedged like other risks. Key findings include: Firstly, portfolio basis risk and volatility decrease as the number of contracts increases. Secondly, spatial relationships significantly impact basis risk, with risk levels correlating with the ratio between insured location, weather station, and disaster footprint radius, and thirdly, event severity does not significantly impact basis risk, suggesting that catastrophic disaster severity should not hinder parametric insurance development.

Abstract:A steady increase in the frequency and severity of extreme climate events has been observed in recent years, causing losses amounting to billions of dollars. Floods and droughts are responsible for almost half of those losses, severely affecting people&#8217;s livelihoods in the form of damaged property, goods and even loss of life. Weather index insurance is an innovative tool in risk transfer for disasters induced by natural hazards. In this type of insurance, payouts are triggered when an index calculated from one or multiple environmental variables exceeds a predefined threshold. Thus, contrary to traditional insurance, it does not require costly and time-consuming post-event loss assessments. Its ease of application makes it an ideal solution for developing countries, where fast payouts in light of a catastrophic event would guarantee the survival of an economic sector, for example, providing the monetary resources necessary for farmers to sustain a prolonged period of extreme temperatures. The main obstacle to a wider application of this type of insurance mechanism stems from the so-called basis risk, which arises when a loss event takes place but a payout is not issued, or vice-versa.This study proposes and tests the application of machine learning algorithms for the identification of extreme flood and drought events in the context of weather index insurance, with the aim of reducing basis risk. Insurer Resilience in an Era of Climate Change and Extreme Weather: An Econometric Analysis

Abstract:Having sustained, over the course of more than two decades, record-breaking natural catastrophe losses, American insurers and reinsurers are justifiably questioning the potential linkage between anthropogenic climate change and extreme weather. Here, we explore issues pertaining to this linkage, looking at both the likely short-term implications for the insurance industry, as well as potential longer-term impacts on financial performance and corporate resilience. We begin our discussion with an overview of the implications that climate change is likely to have on the industry, especially as it relates to how catastrophic risks are construed, assessed, and managed. We then present the rudiments of an econometric analysis that explores the financial resilience of the property/casualty (P/C) industry in the face of both natural and man-made catastrophes. In this analysis, we explore the profitability consequences of several illustrative scenarios involving large-scale losses from extreme weather—specifically, a sequence of storms like those striking the U.S. in 2004—and a scenario that explores the prospect of a Katrina-scale storm in combination with a mass terror attack on the scale of 9/11. At systemic levels of aggregation, our analysis suggests a high degree of macro-resilience for the P/C industry. Moreover, we find that insurer resilience is higher for larger impacts, considering both the speed of recovery, as well as the inverse of the area under the unaffected system profile. We conclude with a summary of our findings and a closing commentary that explores the potential implications of these results for P/C insurers moving forward.

Abstract:Over the last decades, the damage caused by weather events has increased dramatically and ubiquitously. In Europe, weather catastrophes constitute a growing burden on national economies and insurance companies, not least because of the costs of precautionary measures. For a long time, the insurance sector has flagged that weather disasters are on the rise, both in terms of the number of occurrences and material damage caused. The main reasons for this are: increase in the number and area of settlements in exposed areas, the accumulation of ever more valuable and vulnerable assets in these areas, as well as the climate and environmental changes that have already taken place. This paper examines observed changes in risk of various categories of weather disasters in Europe, backed by statistical analyses of relevant, updated information originating from a valuable and quite unique source, Munich Re's NatCatSERVICE database, that is of considerable interest and value to the scientific community and beyond (e.g. in the reinsurance and insurance industries). The paper also calls for partnership in the reduction of risk of weather extremes and discusses the role of the insurance industry.

Abstract:Insurance against climate risk is essential for mitigating the adverse effects of climate change. However, theoretical consensus regarding climate risk insurance remains elusive, and the implementation of climate insurance policies varies markedly between countries owing to various challenges. This study conducted bibliometric analysis of 1082 relevant publications (1975–2022) to determine the theoretical basis, evolution of research hotspots, and methodologies associated with climate risk insurance. Climate insurance publications are growing at an average annual rate of 8.9%, with more than 2333 authors from 1103 organizations in 78 countries publishing on the subject. On the basis of milestones of global climate change assessment, i.e., the publication of the Fourth and Fifth Assessment Reports of the Intergovernmental Panel on Climate Change, climate insurance research can be divided into three major phases. In the start-up phase (1975–2007), research schemes examined the feasibilities and potentials of the National Flood Insurance Program in the United States, and the socioeconomic implications of transferring climate risk through reinsurance. The methodologies used in these studies were relatively simple owing to lack of comprehensive data. Research on flood insurance increased rapidly during the development phase (2008–2014), with increasing emphasis on the possibility of developing a flood insurance market in the Netherlands. Studies utilized catastrophe modeling and probabilistic approaches to estimate natural disaster losses and financial impacts. The boom phase (2015–2022) involved more research on the affordability of climate risk insurance given income inequality. The topic of climate insurance and the scope of its impact have developed global and interdisciplinary characteristics in terms of journal, sector, and disciplinary base. In the future, a trend might develop whereby big data will be combined with artificial intelligence and machine learning to design and implement index insurance.

Abstract:Natural hazards pose significant risks to people and assets in many regions of the world. Quantifying associated risks is crucial for many applications such as adaptation option appraisal and insurance pricing. However, traditional risk assessment approaches have focused on the impacts of single hazards, ignoring the effects of multi-hazard risks and potentially leading to underestimations or overestimations of risks. In this work, we present a framework for modelling multi-hazard risks globally in a consistent way, considering hazards, exposures, vulnerabilities, and assumptions on recovery. We illustrate the approach using river floods and tropical cyclones impacting people and physical assets on a global scale in a changing climate. To ensure physical consistency, we combine single hazard models that were driven by the same climate model realizations. Our results show that incorporating common physical drivers and recovery considerably alters the multi-hazard risk. We finally demonstrate how our framework can accommodate more than two hazards and integrate diverse assumptions about recovery processes based on a national case study. This framework is implemented in the open-source climate risk assessment platform CLIMADA and can be applied to various hazards and exposures, providing a more comprehensive approach to risk management than conventional methods.

Abstract:This article reviews the literature on the financial sector impacts of natural disasters and physical climate change risks, covering banking, insurance, stock markets, bond markets, and international financial flows. Most studies have applied statistical approaches to historical data from developed countries to identify these impacts, while some have also used theoretical and computational modeling to assess future risks under climate change scenarios. The findings show that natural disasters and climate change risks generally lower insurer profitability and risk-sharing capacity, bank stability and credit supply, returns and stability of stock and bond markets, foreign direct investment inflows, and international lending. Factors such as income levels, rigorous financial regulations, capital abundance, market diversification, and adaptation strategies mitigate the negative effects. Natural disasters increase remittance inflows and financial assistance to low- and middle-income countries. We recommend future research on forward-looking computational modeling to assess the future financial sector impacts of climate change, while accounting for adaptation actions and their drivers. Future research should also consider hazard correlations and the interactions between financial industries and regions to more comprehensively assess the economic effects of natural disasters in general and for vulnerable countries in particular. Catastrophe Insurance: An Adaptive Robust Optimization Approach

Abstract:The escalating frequency and severity of natural disasters, exacerbated by climate change, underscore the critical role of insurance in facilitating recovery and promoting investments in risk reduction. This work introduces a novel Adaptive Robust Optimization (ARO) framework tailored for the calculation of catastrophe insurance premiums, with a case study applied to the United States National Flood Insurance Program (NFIP). To the best of our knowledge, it is the first time an ARO approach has been applied to for disaster insurance pricing. Our methodology is designed to protect against both historical and emerging risks, the latter predicted by machine learning models, thus directly incorporating amplified risks induced by climate change. Using the US flood insurance data as a case study, optimization models demonstrate effectiveness in covering losses and produce surpluses, with a smooth balance transition through parameter fine-tuning. Among tested optimization models, results show ARO models with conservative parameter values achieving low number of insolvent states with the least insurance premium charged. Overall, optimization frameworks offer versatility and generalizability, making it adaptable to a variety of natural disaster scenarios, such as wildfires, droughts, etc. This work not only advances the field of insurance premium modeling but also serves as a vital tool for policymakers and stakeholders in building resilience to the growing risks of natural catastrophes.

Abstract:Recent extreme weather events in eastern Australia have again raised questions in the public sphere about the nature of links between anthropogenic climate change and extreme weather events. Demonstrating that anthropogenic climate change was wholly responsible for any extreme weather event may never be possible in a system as complex as the Earth's. Yet the extent to which anthropogenic climate change increased the likelihood of some specific extreme weather events occurring can be quantified. However, this article argues that unmitigated climate change threatens not just measurable, increased likelihoods of extreme events, but over time, wholly unpredictable frequencies for extreme weather events. This article asks what the prospects might be for continued provision of insurance in a climate-changed world, for the insurance sector as well as the societies dependent on insurance as a primary tool to manage financial risks. The article argues that ultimately, the only viable way to insure against climate risks will be through effective mitigation of climate change: deep and rapid cuts in emissions now as a ‘premium’ to avoid uninsurable climate risks in the future.

Abstract:Risk management has reduced vulnerability to floods and droughts globally 1,2 , yet their impacts are still increasing 3 . An improved understanding of the causes of changing impacts is therefore needed, but has been hampered by a lack of empirical data 4,5 . On the basis of a global dataset of 45 pairs of events that occurred within the same area, we show that risk management generally reduces the impacts of floods and droughts but faces difficulties in reducing the impacts of unprecedented events of a magnitude not previously experienced. If the second event was much more hazardous than the first, its impact was almost always higher. This is because management was not designed to deal with such extreme events: for example, they exceeded the design levels of levees and reservoirs. In two success stories, the impact of the second, more hazardous, event was lower, as a result of improved risk management governance and high investment in integrated management. The observed difficulty of managing unprecedented events is alarming, given that more extreme hydrological events are projected owing to climate change 3 .

Abstract:Climate change challenges are formidable, and especially so for the insurance sector for the economy-wide risk management role it plays. Extreme events, depicted by acute climate risk, and steady deterioration in climate elements, captured as chronic climate risk, pose specific challenges to different segments of the insurance sector. We review these challenges and mitigation, adaptation, and innovation responses being developed, as well as highlight the need for future research and advances to support a resilient global insurance sector.

Abstract:In the last decade, real-time access to data and the use of high-resolution spatial information have provided scientists and engineers with valuable information to help them understand risk. At the same time, there has been a rapid growth of novel and cutting-edge information and communication technologies for the collection, analysis and dissemination of data, re-inventing the way in which risk management is carried out throughout its cycle (risk identification and reduction, preparedness, disaster relief and recovery). The applications of those geospatial technologies are expected to enable better mitigation of, and adaptation to, the disastrous impact of natural hazards. The description of risks may particularly benefit from the integrated use of new algorithms and monitoring techniques. The ability of new tools to carry out intensive analyses over huge datasets makes it possible to perform future risk assessments, keeping abreast of temporal and spatial changes in hazard, exposure, and vulnerability. The present special issue aims to describe the state-of-the-art of natural risk assessment, management, and communication using new geospatial models and Earth Observation (EO)architecture. More specifically, we have collected a number of contributions dealing with: (1) applications of EO data and machine learning techniques for hazard, vulnerability and risk mapping; (2) natural hazards monitoring and forecasting geospatial systems; (3) modeling of spatiotemporal resource optimization for emergency management in the post-disaster phase; and (4) development of tools and platforms for risk projection assessment and communication of inherent uncertainties.

Abstract:There is mounting pressure on (re)insurers to quantify the impacts of climate change, notably on the frequency and severity of claims due to weather events such as flooding. This is however a very challenging task for (re)insurers as it requires modeling at the scale of a portfolio and at a high enough spatial resolution to incorporate local climate change effects. In this paper, we introduce a data science approach to climate change risk assessment of pluvial flooding for insurance portfolios over Canada and the United States (US). The underlying flood occurrence model quantifies the financial impacts of short-term (12–48 h) precipitation dynamics over the present (2010–2030) and future climate (2040–2060) by leveraging statistical/machine learning and regional climate models. The flood occurrence model is designed for applications that do not require street-level precision as is often the case for scenario and trend analyses. It is applied at the full scale of Canada and the US over 10–25 km grids. Our analyses show that climate change and urbanization will typically increase losses over Canada and the US, while impacts are strongly heterogeneous from one state or province to another, or even within a territory. Portfolio applications highlight the importance for a (re)insurer to differentiate between future changes in hazard and exposure, as the latter may magnify or attenuate the impacts of climate change on losses.

Abstract:Extreme-weather events are becoming a crisis for property owners and insurers, which has drawn widespread attention. For insurance companies, predicting regional losses from Extreme-weather events and studying the participation decisions of insurers can inform insurance strategies. This paper primarily focuses on the impact of extreme-weather events on insurance behavior, based on ten years of extreme-weather data of Michigan, we use Fourier fitting to predict the frequency of extreme-weather events in the subsequent year. Next, to measure underwriting risk, this paper considers economic losses and pay-out ratios, etc. to apply Biotic community Strategy-updated Moran process to simulate the social leaning and reciprocal mechanism in catastrophe insurance purchase decision-making combined with the prediction results and consumers with different levels of risk-aversion and expected utility perception. Based on the above analysis, the URA model is developed, and the validity of the model is demonstrated using Michigan as an example. The evolutionary dynamic analysis based on Moran process expands the research perspective of the insufficient demand for Extreme-weather insurance, and can be a reference for insurance company's insurance strategy.
