Abstract:While there is a broad understanding that the financial system can play a major enabling role in achieving the low-carbon transition, it is not well understood under which specific conditions such an orderly transition scenario when finance works as an enabler could occur. Even more importantly, it has not been clarified under which conditions the financial system could instead hamper the low-carbon transition. Overlooking the possible (even temporary) hampering role of the financial system in the low-carbon transition can lead to a large underestimation of climate transition risk. The set of scenarios that financial supervisors recommended to investors to analyse climate transition risk include scenarios labelled as ‘disorderly transition’. Nevertheless, there are important limitations in interpreting such scenarios in terms of a disorderly transition. In particular, since in the climate economic models currently used by financial supervisors, finance plays no role, it is not possible to investigate the conditions for the financial system to act as an enabler or as a barrier for the low-carbon transition. To shed light on this issue, here we analyse how the economic trajectories of these climate economics models are reshaped depending on the timing and the extent by which financial actors assess climate risk.

Abstract:The sources and governance of climate finance have been widely debated since the 2009 climate change summit in Copenhagen, when rich countries promised to provide US$ 30 billion in additional climate finance by 2012 and to mobilize US$ 100 billion a year by 2020 to address the mitigation and adaptation needs of developing countries. Have developed countries respected their financial commitments? Which countries have been the main beneficiaries of international climate money? As simple as these questions may seem, answers to them have proved to be highly controversial and have contributed to a continuous erosion of trust between Parties in international climate negotiations. This article explores the controversies around international climate finance figures. It examines how the lack of internationally agreed modalities to account for climate finance has given rise to a plethora of accounting and reporting practices that leads to widely contrasting statements on climate finance. We show that, despite some gaps, the Paris Agreement’s “enhanced transparency framework” could lead to marked improvements in the way climate finance is accounted and reported.

Abstract:There is growing awareness of the fact that the financial system can play a major role in achieving the global climate and sustainability targets by driving new green investments. However, financial actors are not pricing yet climate risks and opportunities in their portfolios’ risk management strategies, thus exposing investors, the economy and society to new sources of financial instability from carbon stranded assets. In this article, we present the characteristics of climate financial risks, we discuss why traditional approached don’t allow to integrate such risks in climate scenarios and why it matters for climate and financial policies' assessment. Then, we discuss a growing stream of research in climate finance risk metrics and methods (e.g. Climate Value at Risk, Climate Spread, Climate Stress-test) to assess investors’ exposure to forward-looking climate risks, price such risks in financial contracts and investors’ portfolios, and evaluate the largest losses that could lead to financial instability.

Abstract:The role of climate finance policies and instruments in scaling up and derisking low-carbon investments has received growing research attention. However, financial actors’ reaction to climate finance initiatives, and their implications on decarbonization of the economy and on inequality, has not been assessed yet. Our manuscript contributes to address this knowledge gap by analysing under which conditions government’s climate finance policies and investors’ climate risk adjustment can affect the success of the low-carbon transition and the ability to close the green investment gap. We further develop the EIRIN Stock-Flow Consistent behavioural model with a financial market, an energy market and investors’ portfolio choice of financial contracts, for the European Union. First, we study the macroeconomic impacts of government’s green subsidies that can be financed either by introducing an unanticipated carbon tax or by issuing green sovereign bonds. Then, we assess how investors adjust firms’ risk assessment in reaction to the carbon tax introduction, and how this affects firms’ low-carbon investment decisions. We find that both a carbon tax and green bonds financing can give rise to trade-offs in terms of decarbonization of the economy (absolute emission reductions), distributive effects and public debt sustainability. The channels of transmission differ and are policy and instrument specific. Green subsidies that are financed by green sovereign bonds issuance generate positive spillovers on GDP growth and less distributive effects than a carbon tax. Nevertheless, due to the relative decoupling of the economy, GDP growth impairs emission reduction efforts. Finally, investors’ climate risk adjustment helps to smooth this trade-off, contributing to a full decoupling.

Abstract:Climate change and its management and mitigation are unquestionably among the main risks facing our society in the coming decades. The financial sector plays a key role in this challenge, firstly because of its exposure and the consequent capital shocks if this risk crystallises, and secondly because it has the task of financing the investments needed to transform our economy into a sustainable one. This article reviews various initiatives under way in the private financial sector to introduce the variable “sustainability” into its decision-making process in order to achieve a balance sheet with a smaller carbon footprint (transformation of stock) and to develop a business strategy aligned with responsible investment principles and international standards (transformation of flow). We analyse the innovations emerging along the path to sustainable finance, looking particularly at: 1) new suppliers and services in the market, 2) the creation of sustainability-linked financial instruments, 3) the adaptation of financial risk management policies, and 4) the interaction of technological progress with climate change.

Abstract:Investments are largely allocated to sectors of economic activities that are at odds with the climate targets, thus exposing countries’ economies and investors’ portfolios to the risk of carbon stranded assets. In this context, a main knowledge gap is represented by the poor understanding of financial actors’ perception of the climate-related financial risks and opportunities in the transition to a low-carbon economy, and of the barriers and enablers to manage climate-related financial risks in investors’ portfolios. We contribute to fill this knowledge gap by developing and applying a transdisciplinary approach to knowledge co-production engaging climate finance stakeholders (from public and private financial institutions, policy making, civil society and academia) in surveys, focus groups and dedicated workshops around main aspects of the climate finance debate, with a focus on Austria. Results show that climate-related financial risk understanding and perception are largely heterogeneous across financial actors. Lack of stable climate policies and regulations, of standardized sustainability scores of financial contracts, and of financial risk pricing tools represent main barriers to mainstream climate considerations in portfolios’ risk management. In contrast, role of disclosure, of policy coherence and social engagement contributes to overcome such barriers decreasing market uncertainty. These results are relevant for the implementation of the Austrian and European sustainable finance policy agenda, and for current debate on the alignment of COVID-19 recovery policies with the EU Green Deal agenda.

Abstract:Abstract The finance sector’s response to pressures around climate change has emphasized disclosure, notably through the recommendations of the Financial Stability Board’s Task Force on Climate-related Financial Disclosures (TCFD). The implicit assumption—that if risks are fully revealed, finance will respond rationally and in ways aligned with the public interest—is rooted in the “efficient market hypothesis” (EMH) applied to the finance sector and its perception of climate policy. For low carbon investment, particular hopes have been placed on the role of institutional investors, given the apparent matching of their assets and liabilities with the long timescales of climate change. We both explain theoretical frameworks (grounded in the “three domains”, namely satisficing, optimizing, and transforming) and use empirical evidence (from a survey of institutional investors), to show that the EMH is unsupported by either theory or evidence: it follows that transparency alone will be an inadequate response. To some extent, transparency can address behavioural biases (first domain characteristics), and improving pricing and market efficiency (second domain); however, the strategic (third domain) limitations of EMH are more serious. We argue that whilst transparency can help, on its own it is a very long way from an adequate response to the challenges of ‘aligning institutional climate finance’.

Abstract:Abstract Climate activists have pressured financial institutions to accelerate global decarbonization by aligning portfolios with Paris Agreement transition pathways and targets. We trace the progression from the Intergovernmental Panel on Climate Change (IPCC) and International Energy Energy Agency (IEA) scenarios to corporate target setting via the Science-Based Targets Initiative (SBTi) and financial institutions’ portfolio alignment methods. We identify three critical weaknesses that will limit efficacy: the absence of rigorous GHG emissions accounting, reliance on centrally planned pathways, and tension with fiduciary duties. These issues undermine the theory of change behind activist and financial sector efforts. As an alternative, we propose Emissions Liability Management (ELM) which treats emissions as liabilities matched by removal assets, directing firms to maintain emissions solvency. Rather than chasing pathways, ELM provides incentives for emissions reductions and removals consistent with shareholder obligations derived from market prices. By reframing climate action in financial terms, ELM can engage financial markets as agents of change in a manner grounded in sound economics.

Abstract:Purpose This study aims to investigate climate finance literature to understand whether and how research in this area is explored from an accounting perspective. Design/methodology/approach This study conducts a meta-analysis and narrative review of climate finance. Findings The issue of climate finance has received increasing attention in recent years because of international negotiations on climate change. The volume of literature examining climate finance has grown, particularly from a finance perspective. The literature analysed is diverse, using unique methodological and theoretical differences and providing insights into the effectiveness of policies and the impact of climate finance on capital markets, economic growth and the green economy. However, in spite of growing concerns regarding the accounting and reporting issues in climate finance, little attention has been paid to this topic from an accounting, accountability, audit or corporate disclosure perspective. Originality/value This study contributes to climate finance research by integrating insights from a dispersed and emerging body of literature by conducting meta-analysis and narrative review. Meta-analysis enables us to map the development of this specific literature and how it has changed over the years, whereas a narrative review serves as a basis for identifying research gaps and developing avenues for future research in accounting, accountability, audit and corporate disclosure.

Abstract:In addressing the challenges of climate change (CC), companies face the difficult task of reconciling long‐term environmental goals and short‐term financial interests. In this paper, we argue that that effective climate governance enables companies to balance both objectives, supporting a business case for CC action. For a sample of 832 multinationals for the period 2011–2020, the findings show that effective climate governance leads to higher corporate financial performance (FP) and this relationship is strengthen by better climate performance. Furthermore, effective climate governance is driven by the ownership of long‐term institutional investors, whose positive influence is reinforced by homogeneous distribution of their ownership. We provide a broad analytical framework that considers the determinants and effects of climate governance, from which theoretical and practical implications can be derived.

Abstract:It is widely recognized that to limit the long-term extent of global warming and its socioecological consequences, the world must transition over future decades to a low- or zero-carbon economy. Among the many imponderables relating to this eventual transition is the role of the principal owners of the fossil fuel companies that are primarily responsible for global greenhouse gas emissions—namely, institutional financial investors. The investment behavior of these institutions will substantively shape not only the speed and nature of the economy and society’s transition to cleaner energy sources but also the speed and nature of the global financial system’s own parallel transition to a low- or zero-carbon world. In the wake of the global financial crisis of 2007 to 2009, governments and regulators around the world are increasingly concerned that the latter transition might represent a major potential source of future financial instability. These authorities are calling on institutional investors to effect an orderly and measured transition by fully recognizing the climate-related risks of investment in fossil fuel companies and pricing these risks appropriately. Yet they are doing so in the absence of informed, up-to-date, and meaningful knowledge of how the investment community actually thinks about climate change and fossil fuel risk. This article maps out the key lineaments of this thinking on the basis of an extensive program of interviews with global investment institutions. Contra government and regulator hopes and expectations, this thinking indicates that fossil fuel investment is set to be a long-term locus of excess, not minimal, financial market volatility: of environmental beta.

Abstract:Reaching a greenhouse gas emissions pathway in line with the Paris Agreement commitments will require a fundamental transformation of global economies along with massive investment needs [1]. In the energy sector, for example, a 2°C pathway translates into an annual investment need of 2–4 trillion USD until 2050 [2]. At the same time, the severe impacts of climate change require investments for adaptation. Accordingly, inducing climate finance flows ranks highly on the climate policy agenda. A growing community of public policy scholars aims to provide evidence-based advice for policymaking with respect to climate finance. Important insights have been gained (e.g., the collection of research and practitioners' experiences in [3]), although we believe that many aspects are still severely understudied.

Abstract:Both the physical and transition-related impacts of climate change pose substantial macroeconomic risks. Yet, markets still lack credible estimates of how climate change will affect debt sustainability, sovereign creditworthiness and the public finances of major economies. We present a taxonomy for tracing the physical and transition impacts of climate change through to impacts on sovereign risk. We then apply the taxonomy to the UK’s potential transition to net zero. Meeting internationally agreed climate targets will require an unprecedented structural transformation of the global economy over the next two or three decades. The changing landscape of risks warrants new risk management and hedging strategies to contain climate risk and minimise the impact of asset stranding and asset devaluation. Yet, conditional on action being taken early, the opportunities from managing a net zero transition would substantially outweigh the costs.

Abstract:The Paris Agreement reaffirmed the commitment to provide USD 100 billion in international climate finance to developing countries by 2020, while COP26 agreed to set a new target by the end of 2024. However, in the absence of a clear, internationally accepted definition of climate finance, the estimates of the progress towards this objective wildly differ. This article provides an overview of different issues related to diverging definitions of climate finance, its main dimensions and proposes to distinguish between counting methods (e.g. Rio markers) and accounting frameworks of climate finance (e.g. by the OECD). We start by reviewing the existing definitions of climate finance both under the UNFCCC and beyond, followed by a discussion of the key dimensions of climate finance that affect definitions, as well as the main climate finance accounting approaches. In the context of the Paris Agreement, attaining a consensus among Parties on the definition of climate finance is crucial, but may result in watering down the level of ambition, for example, by including finance to activities that may not be in line with the latest climate science. Such convergence would require resolving all controversial dimensions of climate finance discussed in this article – notably, provider versus recipient side perspectives, eligible activities, inclusion of controversial sectors and technologies, public versus private finance, climate versus development finance, accounting for negative climate finance and so on. As most likely not all issues can be resolved through a consensual multilateral process, some level of 'constructive ambiguity' may be required in defining and accounting for international climate finance. There is no commonly accepted definition of international climate finance today, making it difficult to track progress. Climate finance accounting approaches differ depending on the interpretation of different dimensions of climate finance. A commonly accepted definition of climate finance should take into account the latest science on 1.5°C and net-zero scenarios. Climate clubs or coalitions may take up the issue of 'muddled' counting methods and accounting frameworks of international climate finance in 'side deals' of official negotiations. The Standing Committee on Finance is best positioned to authoritatively perform regular accounting for finance flows eligible under international climate commitments.

Abstract:Despite the political mandate of Article 2.1(c) of the Paris Agreement (United Nations 2015. 'Adoption of the Paris Agreement.' 21st Conference of the Parties, Paris, United Nations, 2) to align finance flows 'with a pathway towards low greenhouse gas emissions and climate-resilient development,' many investors do not manage physical and transitional climate risks. The Task Force on Climate Related Financial Disclosures' 2019 Status Report highlighted this asymmetry. The following paperseeks to evaluate the efficacy of informing investors about the alignment of their portfolios with the Paris Agreement. Based on survey feedback from a 2017 pilot study conducted with Swiss pension funds and insurance companies, the results suggest that after the pilot 40% of respondents implemented a climate strategy or integrated climate criteria into their investment process, showing the potential impact of climate assessments on portfolio strategy. This fact affirms both the positives of portfolio climate assessments, but also the need to explore alternatives avenues for engaging with investors regarding climate risks.

Abstract:Sustainable finance has so far been primarily defined through two complementary approaches, one centred around the notion of impact, the other one around risk management. This twofold theory of change, also formalised in the EU Sustainable Finance Action Plan, requires deeper scrutiny when applied to the banking sector, in the context of the Basel accords and their aim to foster financial stability. This chapter sets out to answer the question of whether the risk management or financial stability goal, decoupled from its impact twin, can—from a theoretical perspective and based on a critical review of models embedded in policy and market-based solutions—achieve the objectives of sustainable finance.
Transparency principle for carbon emissions drives sustainable finance

Abstract:Alignment of financial market incentives and carbon emissions disincentives is key to limiting global warming. Regulators and standards bodies have made a start by requiring some carbon-related disclosures and proposing others. Here we go further and propose a Carbon Equivalence Principle: all financial products shall contain a description of the equivalent carbon flows from greenhouse gases that the products enable, as well as their existing description in terms of cash flows. This description of the carbon flows enabled by the project shall be compatible with existing bank systems that track cashflows so that carbon flows have equal standing to cash flows. We demonstrate that this transparency alone can align incentives by applying it to project finance examples for power generation and by following through the financial analysis. The financial requirements to offset costs of carbon flows enabled in the future radically change project costs, and risk that assets become stranded, thus further increasing costs. This observation holds whichever partner in the project bears the enabled-carbon costs. Mitigating these risks requires project re-structuring to include negative emissions technologies. We also consider that sequestered carbon needs to remain sequestered permanently, e.g., for at least one hundred years. We introduce mixed financial-physical solutions to minimise this permanence cost, and price to them. This complements previous insurance-based proposals with lesser scope. For financial viability we introduce project designs that are financially net-zero, and as a consequence are carbon negative. Thus we see that adoption of the Carbon Equivalence Principle for financial products aligns incentives, requires product redesign, and is simply good financial management driving sustainability.
Financial stability, stranded assets and the low‐carbon transition – A critical review of the theoretical and applied literatures

Abstract:Transitioning to a low‐carbon economy will entail sweeping transformations of energy and economic systems. A growing research body has raised concerns about the effect of such strain on financial stability. This literature on "financial transition risk" has highlighted that the conjunction of climate policy, technological change and shifts in consumption patterns may propagate to financial markets. In extreme cases, these dynamics may result in a "Climate‐Minsky" moment with systemic implications. The field has developed quickly, covering many methods and research questions. While this expansion in literature is advantageous when studying a complex issue like the low‐carbon transition, it also comes with downsides. The large number of methods hampers result comparison, and the integration of research designs. It also makes it difficult to provide a synthetic view of results in the literature as well as identify remaining uncertainties. To bridge these gaps, I propose a critical review of the literature. I examine three sub‐fields: the asset stranding literature, the direct assessment of transition risks through prospective models and the financial empirics of the low‐carbon transition. I expound their main results, critically assess underlying methodologies and propose a framework to compare results. The review ends by suggesting some avenues for future research.

Reinventing climate investing: building equity portfolios for climate risk mitigation and adaptation

Abstract:Institutional investors are increasingly concerned with the material financial risks associated with global warming and the impacts of climate change on corporate financial performance and security returns. The challenge remains how to empirically quantify climate risk from an investment perspective and build investable portfolios that address the transition to a low-carbon economy. This study analyzes the available metrics for capturing climate-related investment considerations. We undertake a comprehensive review of the data characteristics for metrics such as carbon intensity, green revenue, and fossil fuel reserves, highlighting their coverage and distributional characteristics. These data characteristics are critical when integrating them into investment strategies. Building on our findings, we propose a framework for building climate strategies within public equities which rests on both mitigating the impact of climate risk today and adapting to climate risk in the future. This ‘mitigation and adaptation’ framework has enough flexibility to build portfolios at different levels of concentration, tracking error, and climate risk exposure. For example, we can build a portfolio which aligns with climate model projections. We illustrate our framework with a portfolio calibrated to align with the most conservative climate model projections, which seek to limit cumulative CO2 emissions to a threshold below the 2°C scenario.

Abstract:How financial investors may react to policy events related to sustainability and climate change mitigation in particular, is a key question with implications for sustainable finance and financial stability. We address this question by carrying out a multi-period difference-in-difference approach on a confidential database of securities holdings of the European Central Bank, and we provide evidence of several effects related to the Paris Agreement. In aggregate, investors reduced their participation in the equities of high-carbon firms in response to the agreement, and the trend reverted after the US's announcement of withdrawal from the agreement. However, the reaction varies across categories and geographies of the securities holders, their ownership size, and the emissions of owned firms. In particular, transition risk has been taken up by less regulated financial institutions and the BRIC countries. Our results highlight that the redirection of global financial flows towards climate action requires clear and unanimous signals from the global community of policy makers.
