Abstract:We study specialized lending in a credit market competition model with multi-dimensional information. Two banks, equipped with similar data processing systems, possess "hard'' signals regarding the borrower's quality. However, the specialized bank gains an additional advantage through further interactions with the borrower, allowing it to access "soft'' signals. In equilibrium, both lenders use hard signals to screen loan applications, and the specialized lender prices the loan based on its soft signal conditional on making a loan. This private-information-based pricing helps us deliver the empirical regularity that loans by specialized lenders have lower rates and better ex-post performance. Our multi-dimensional information framework enables us to discern between broader and more precise data, thereby capturing the emerging trend in fintech lending where traditionally subjective information becomes more objective and concrete. We finally endogenize the specialized lending with information acquisition, and discuss its various economic implications.
The Pricing Strategies of Unsecured Consumer Loans

Abstract:This paper analyzes lenders' pricing strategies in the business-to-customer (B2C) unsecured loan market by using a proprietary dataset of approximately 3 million unsecured consumer loans from a B2C online retailer in China. We find that lenders' decisions to invite customers are based on customers' credit rating and age and that lenders increase credit limits and charge higher interest rates for solicited riskier borrowers than for unsolicited riskier borrowers. This phenomenon was exacerbated after the passage of the China Banking Regulatory Commission (CBRC) Act. We develop a model of revolving credit contract design. The model's predictions are consistent with our empirical findings.

Abstract:In lending, where prices are specific to both customers and products, having a well-functioning personalized pricing policy in place is essential to effective business making. Typically, such a policy must be derived from observational data, which introduces several challenges. While the problem of ``endogeneity'' is prominently studied in the established pricing literature, the problem of selection bias (or, more precisely, bid selection bias) is not. We take a step towards understanding the effects of selection bias by posing pricing as a problem of causal inference. Specifically, we consider the reaction of a customer to price a treatment effect. In our experiments, we simulate varying levels of selection bias on a semi-synthetic dataset on mortgage loan applications in Belgium. We investigate the potential of parametric and nonparametric methods for the identification of individual bid-response functions. Our results illustrate how conventional methods such as logistic regression and neural networks suffer adversely from selection bias. In contrast, we implement state-of-the-art methods from causal machine learning and show their capability to overcome selection bias in pricing data.

Abstract:The hypothesis that committed revolving credit lines with fixed spreads can provide firms with interest rate insurance is a standard feature of models on these credit facilities' interest rate structure. Nevertheless, this hypothesis has not been tested. Its empirical examination is the main contribution of this paper. To perform this analysis, and given the unavailability of data, we hand-collect data on usage at the credit line level itself. The resulting dataset enables us also to take into account characteristics of credit lines that have been ignored by previous research. One of them is that credit lines can have simultaneously fixed and performance-based spreads.

Pricing Strategies in BigTech Lending: Evidence from China

Abstract:This paper analyzes a BigTech lender's pricing strategies in the business-to-customer unsecured loan market using a proprietary data set of consumer loans in China. We find that the credit rating constructed by the BigTech lender is informative of the customers' default risk. Moreover, the interest rate decreases and the credit limit increases with the credit rating. Interestingly, the BigTech lender charges different interest rates to its customers based on the customer channel, although it does not provide information about the customers' default risk. Following the passage of the China Banking Regulatory Commission Act, which reduced credit market competition, the BigTech lender increased the current rate and decreased the credit limit. We rationalize these empirical findings in a simple model of credit contract design.

Abstract:The traditional loans pricing methods are usually based on risk measures of individual loan’s characteristics without considering the correlation between the defaults of different loans and the contribution of individual loans to the entire loan portfolio. In this study, using account-level loans data of 2010-2016 abstracted from 2 databases kindly provided by a Chinese commercial bank, the authors choose Archimedean Copula to fit the default relationship between loans, combined with the loss distribution function constructed to measure the economic capital of the loan portfolio, to propose a loan pricing method that is more suitable for measuring the unique risk characteristic of SMEs loans. Empirical evidence shows that compared with the traditional loan pricing model, this new proposed one, requiring lower loan interest rates from customers with higher credit rating, while higher loan interest rates from customers with lower credit rating, could thus be able to provide higher risk-adjusted returns, higher economic capital adequacy ratios, and ultimately stronger banks’ capabilities to tolerate risk events. Although there might still be some issues and limitations in the study, the method proposed in this study could be of interest not only to the banks’ management, but also to banking regulators as well.

Abstract:This article studies the effect of utilizing past credit information about borrowers on interest rates, collateral requirements, and credit rationing. Specifically, I develop a two‐period lending model with asymmetric information and endogenous contract terms, assuming a pooling equilibrium. I show that when default information is utilized privately, contract terms decrease under reasonable assumptions. When default information is also shared with other lenders, non‐defaulters enjoy better contract terms in period 2, while defaulters are offered worse terms, resulting in reduced adverse selection and more equitable terms on average for risk‐neutral borrowers. Finally, when borrowers are aware that information is utilized, information sharing also reduces moral hazard, collateral requirements, and credit rationing for all borrowers.

What Matters to Individual Investors: Price Setting in Online Auctions of P2P Consumer Loans

Abstract:We analyze how retail investors price the credit risk of online P"P consumer loans in a reverse auction framework where personal interaction is absent. The explained interest rate variance is considerably larger than in comparable studies using bank loan data. This is unexpected, given the difference in experience and the limited set of information provided to the investor. Factors representing economic status significantly influence lender evaluations of the borrower's credit risk. Previous studies on gender discrimination found mixed results. We show that this is likely due to simplified specifications and find surprising results: male borrowers are charged a higher interest rates, conditional on being married and having children. Overall, our results indicate that retail investors exhibit a strong degree of predictability in this weakly regulated market for online P2P consumer loans.

Abstract:Purpose The purpose of this study is to understand the profit implications of analytics-driven centralized discriminatory pricing at the headquarter level compared with sales force price delegation in the purchase of an aftermarket good through an indirect retail channel with symmetric information. Design/methodology/approach Using individual-level loan application and approval data from a North American financial institution and segment-level customer risk as the price discrimination criterion for the firm, the authors develop a three-stage model that accounts for the salesperson's price decision within the limits of the latitude provided by the firm; the firm's decision to approve or not approve a sales application; and the customer's decision to accept or reject a sales offer conditional on the firm's approval. Next, the authors compare the profitability of this sales force price delegation model to that of a segment-level centralized pricing model where agent incentives and consumer prices are simultaneously optimized using a quasi-Newton nonlinear optimization algorithm (i.e. Broyden–Fletcher–Goldfarb–Shanno algorithm). Findings The results suggest that implementation of analytics-driven centralized discriminatory pricing and optimal sales force incentives leads to double-digit lifts in firm profits. Moreover, the authors find that the high-risk customer segment is less price-sensitive and firms, upon leveraging this segment's willingness to pay, not only improve their bottom-line but also allow these marginalized customers with traditionally low approval rates access to loans. This points out the important customer welfare implications of the findings. Originality/value Substantively, to the best of the authors' knowledge, this paper is the first to empirically investigate the profitability of analytics-driven segment-level (i.e. discriminatory) centralized pricing compared with sales force price delegation in indirect retail channels (i.e. where agents are external to the firm and have access to competitor products), taking into account the decisions of the three key stakeholders of the process, namely, the consumer, the salesperson and the firm and simultaneously optimizing sales commission and centralized consumer price.

Abstract:We analyze the role of private information in the equity loan market in a rational–expectations model with endogenous short–sale constraints. We show that when a group of investors is inhibited from participating in the equity loan market, excess demand for short selling, driven by either privately informed investors or liquidity traders, allows equity lenders to charge a fee for lending their shares. We show that information asymmetry among investors, arising from private information, reduces the expected lending fee; reduces short–selling risk, measured by the volatility of the lending fee; and has an ambiguous effect on the expected return.

Abstract:This study examines a specific source of lenders’ ex ante information advantage, private information about borrowers’ forthcoming patents. We examine this setting to provide evidence of the impact of such private information on borrowers’ cost of debt. We find evidence consistent with lenders incorporating private information by charging borrowers with forthcoming patents a lower spread than borrowers that lack that private information. We document a negative association between loan spread and the citation count on forthcoming patents, consistent with borrowers providing lenders with detailed information regarding future expected cash flows from forthcoming patents and lenders responding through a reduction in interest costs for those borrowers. We also show that the reduction in loan spreads is related to the expected value of the forthcoming patent and is greater for borrowers with higher initial information uncertainty and default risk, and when the lead lender has greater loan concentration in the borrower’s industry. Our results suggest that forthcoming patents are a significant source of private information useful to borrowers and employed by lenders.

Abstract:This paper studies supply-side product pricing when consumers underreact to non-salient fees. Using comprehensive data on issued and offered mortgages in the UK, I document that lenders differ substantially in the fees they charge, and that borrowers appear less overall cost-sensitive to products with fees. In order to distinguish from demand factors such as unobservable preferences or product characteristics, I show that lenders pass on firm-specific funding cost shocks via fees, but not interest rates, consistent with strategic pricing of fees, and maintaining competitive prices in the salient price dimension, interest rates. I further find heterogeneity in pricing across lenders: those who rely on high fees tend to have higher funding cost, lower return on equity and larger branch networks, in line with a specialization equilibrium in which high-cost lenders are able to match with less cost-sensitive consumers.

Abstract:Social relationship and business connections create implicit benefits between borrowers and lenders. We model how implicit benefits and repayment enforcement costs influence credit allocation, cost, and renegotiation. The optimal solution illustrates that financing with implicit benefits may achieve lower financing costs, higher managerial effort, and better outcomes for both borrowers and lenders. This result is consistent with the continuing expansion of alternative financing despite formal financial intermediation, the rise of corporate insider debt, and joint ownership of debt and equity. The growing size and complexity of projects and changes in community relationships can explain expansion of financing with standard intermediation.

Abstract:Online peer-to-peer lending (i.e., P2P lending) has grown rapidly in recent years and is a new source of fixed income for investors. However, we have a rather limited understanding of factors affecting lenders’ decision making in this context, which is characterized as high risk and prosocial in nature. In our research, drawing upon incentive theory of motivation and construal level theory (CLT), we theorize how interest rate and psychological distance caused by the borrower’s demographic attributes (i.e., geographic location and educational level) relative to those of the lender jointly affect the bidding value submitted by the lender. Using a rich data set from a popular online P2P lending platform in China, we apply multiple identification strategies and estimation methods to conduct the analysis. We find that interest rate is the driving factor for the lender’s bidding value on a loan listing and that such positive effects are strengthened by the geographic and educational distance between the lender and the borrower. In addition, geographic distance decreases the lender’s bidding value on a loan listing (i.e., home bias effect), whereas educational distance increases the bidding value (i.e., educational distance effect). Theoretical contributions and practical implications are discussed.
Foreign Lenders’ adoption of performance pricing provisions in syndicated loans

Abstract:<p>We examine foreign lenders' use of performance pricing provisions (PPPs) in syndicated loan contracts. First, we find that foreign lenders, as a result of both higher information asymmetry and greater renegotiation costs than their domestic counterparts, adopt PPPs instead of tight covenants in their contracts. Second, foreign lenders have a greater preference for PPPs based on credit ratings as opposed to those based on accounting ratios than their domestic counterparts. This is consistent with informationally disadvantaged foreign lenders valuing rating-based PPPs' signaling role, with the role of accounting-based PPPs addressing the hold-up problem being less relevant to them. In addition, the above effects mainly exist when foreign lenders serve as participants rather than lead arrangers in the syndicate. Overall, our findings establish the important role played by rating-based PPPs in addressing foreign participant lenders' information asymmetry and thereby promoting cross-border lending.</p>

Abstract:Preliminary empirical evidence using syndicated lending data shows a role for bank specialization in pricing climate transition risk. However, this role varies across geographies and the regulatory and technological aspects of climate transition. Moreover, bank specialization does not necessarily translate into higher lending rates for negatively exposed firms after a major geoclimatic shock to the oil and gas markets. To explain these results, I construct a theoretical model of imperfect screening and competitive bank lending and allow for subsequent (non-Bayesian) belief updates by the banks about the borrowers’ exposure to transition risk based on an informative public signal. The results show that conditional on the results from imperfect screening, the expected interest rates in the equilibrium are higher for borrowers for whom the public signal points towards low productivity in the face of a transition risk shock. However, the interest rate differential is smaller when the banks’ belief updating process is less Bayesian, and banks under-react more to public information. The level of optimal information acquisition also steeply increases as banks under-react more in response to public information. Furthermore, the optimal level of private information acquisition gets more crowded out in response to increasing precision of public information when the average borrower quality is high, implying the possibility of a lack of pricing in relevant transition risk-related information in lending contracts during periods of high credit risk in the economy.

Abstract:ABSTRACT We study how proprietary information flows in strategic alliances facilitate banks’ information collection in private debt markets. We argue that lenders that have previously worked with a borrower’s alliance partners have an information advantage and show that firms entering a strategic alliance receive a lower interest spread on loans from banks that have previously lent to their strategic partners than loans from other banks. Cross-sectional tests on alliances’ economic importance and participants’ information environment support our hypothesis that the loan price effect is driven by reduced information asymmetry between borrowers and their partners’ relationship banks. Last, we find borrowers are more likely to obtain debt financing from alliance-related banks than from other banks. Overall, our findings are consistent with lenders that have previously worked with an alliance counterparty possessing debt contracting-relevant information about the soft nature of alliance value and the partners’ commitment to alliances. Abstract:The purpose of this article is to introduce a class of information-based models for the pricing of fixed-income securities. We consider a set of continuous-time processes that describe the flow of information concerning market factors in a monetary economy. The nominal pricing kernel is assumed to be given at any specified time by a function of the values of information processes at that time. Using a change-of-measure technique, we derive explicit expressions for the prices of nominal discount bonds and deduce the associated dynamics of the short rate of interest and the market price of risk. The interest rate positivity condition is expressed as a differential inequality. An example that shows how the model can be calibrated to an arbitrary initial yield curve is presented. We proceed to model the price level, which is also taken at any specified time to be given by a function of the values of the information processes at that time. A simple model for a stochastic monetary economy is introduced in which the prices of the nominal discount bonds and inflation-linked notes can be expressed in terms of aggregate consumption and the liquidity benefit generated by the money supply.
Big data pricing in marketplace lending and price discrimination against repeat borrowers: Evidence from China

Abstract:In this work, we systematically investigate the pricing mechanism change from auction to big data pricing on one of the major marketplace lending platforms in China. We find that big data pricing reduces the average interest rate while the borrowers with delinquency or default histories are assigned higher interest rates. However, repeat borrowers are also faced with growing interest rates, even though they have been paying their debts on time. Further analysis shows that repeat borrowers have lower income and education levels. Moreover, investor returns become less dispersed after pricing with big data, which can be a result of homogeneous loans on the market. The implications of the above findings are discussed.

Abstract:In this paper incomplete-information models are developed for the pricing of securities in a stochastic interest rate setting. In particular we consider credit-risky assets that may include random recovery upon default. The market filtration is generated by a collection of information processes associated with economic factors, on which interest rates depend, and information processes associated with market factors used to model the cash flows of the securities. We use information-sensitive pricing kernels to give rise to stochastic interest rates. Semi-analytical expressions for the price of credit-risky bonds are derived, and a number of recovery models are constructed which take into account the perceived state of the economy at the time of default. The price of European-style call bond options is deduced, and it is shown how examples of hybrid securities, like inflation-linked credit-risky bonds, can be valued. Finally, a cumulative information process is employed to develop pricing kernels that respond to the amount of aggregate debt of an economy.
