Abstract:This article examines the relationship between financial development, interest rate liberalization, and macroeconomic volatility in fifty-six emerging and developed economies over the period 1980–2009. We find that financial development plays a significant role in dampening the volatility of macroeconomic growth rate, but up to a limit. The more the interest rate is liberalized, the more likely that financial development can stabilize the economy. Particularly, interest rate liberalization has a more positive influence on emerging and developing countries. Financial development and interest rate liberalization can also alleviate the influence of external shocks. They mutually enhance their functions as economic stabilizers.

Abstract:Growth is liked, but volatility is not. Volatility implies uncertainty, as up and down are often large unpredictable fluctuations. In fact, according to the financial literature, people pay a price to reduce it. Some studies found a trend that macroeconomic volatility has been changing and proposed some structural changes that are responsible for its decline. Many studies have found that financial development helps growth. And relatively few studies have shown that financial development also explains structurally varying macroeconomic volatility. In this panel study, we investigated the relationship between financial development and growth volatility using the Financial Development Index with recent data from eighty-six countries. We also looked at its relationship with consumption and investment fluctuations using its sub-indices. The index is the result of many dimensions of financial development such as access and efficiency, not just the size of credit. We find that financial development reduces growth variability across various horizons, with some signs of heterogeneity and nonlinearity. Institutional development (polity index) and volatility in global economic growth are other important consistent variables.

Abstract:In Latin America,whenever there is a financial crisis,people's living standards tend to decline,real wages fall,unemployment rate rises and poverty worsens,leading to deterioration of all the social indicators.In Latin America,a financial crisis affected social development in the following three ways:1) Crisis dampened job creation in both formal and informal sectors,leading to a decrease of income for the labors.2)It brought forward significant changes of the relative prices,causing a negative repercussion on income distribution.3)After the crisis,the government adopted restrictive fiscal policies,making it hard to improve the well-beings of the masses in medical and education areas.

Abstract:The paper reviews the literature on financial development,income distribution and economic growth. It is shown that the relationship between financial development and economic growth is determined by whether or not financial development is conducive to the accumulation of (physical or human) capital and/or to improve allocation of investment. In addition,theory implies that if financial development eases financial constraints of the poor,then it decreases income inequality,in contrast,if it alleviates financial constraints of the rich,then it increases income inequality.
A Study of the Impact of Exchange Rate Fluctuations on the Transmission Mechanism of Financial Stability

Abstract:Since the 1970s,there have been frequent financial crises,and as a result,financial instability has become a normal state.These crises have caused huge damage to the real economy,which draws increasing attention from both theorists and practitioners.To know about the impact of the transmission mechanism of exchange rate fluctuations on financial stability would facilitate a better understanding of the sources of macro-economic instability.This paper constructs a hypothesis that exchange rate fluctuation affects financial stability through trade,capital flow and asset price.It also presents an empirical analysis of the relationship between exchange rate fluctuation and financial stability by employing the PVAR model for the panel data of 30 countries. The empirical result suggests that:(1) There is no significant interaction between exchange rate fluctuation and financial stability.The weak link between the two,however,becomes much stronger when other participating variables are added.It is clear that exchange rate fluctuation exerts it impact through trade,capital flow and asset price,negatively affecting financial stability through trade,and positively affecting it through capital flow and asset price.Meanwhile,the combined impact of these three channels is greater than any single interaction with financial stability.(2) The results of both impulse response function and variance decomposition suggest that the capital flow channel and asset price channel are stronger than trade,while exchange rate fluctuation has the least contribution to financial stability.This again demonstrates that exchange rate fluctuation has no evident direct impact on financial stability. This paper has two main implications:(1) Governments need to strengthen their supervision on capital flows,especially short-term capital flows in order to encourage long-term industrial capital inflow and to inhibit the inflow of hot money.(2) Governments should be careful about the pace of opening capital account so as to prevent exchange rate fluctuation from affecting domestic financial stability through the capital channel. Due to the unavailability of more data,this paper has the disadvantage of limited sample countries and short time span.Moreover,those sample countries are mainly developed ones,The inadequate sampling of developing countries may lead to an inadequate overall conclusion.Conclusions of more universal importance are expected with improved quantitative methods and updated data.

Abstract:This article analyzes cross-country data encompassing 130 countries and regions from 2000 to 2019 to investigate the correlation between financial crises, labor market frictions, and economic volatility. The empirical findings demonstrate that financial crises have a milder impact on real gross domestic product (GDP) in developing countries with flexible labor markets. This trend also applies to non-eurozone developed countries, where labor market flexibility aids crisis mitigation. However, this pattern doesn't hold for eurozone countries. Further examination of developing nations reveals that those with heightened labor market flexibility tend to experience reduced adverse effects on non-tradable sectors, thereby mitigating the impact on real GDP.

Abstract:In an open economy with endogenous risks, financial development and capital account openness can reduce the volatility of home equity price and the volatility of home bond price, and can increase the home currency value at the stochastic steady state. The monetary policy should be countercyclical in response to higher volatility of home equity price and higher volatility of home bond price, and procyclical when the volatility of foreign bond price and the volatility of exchange rate go up. With floating exchange rate, a more open capital account leads to a higher real interest rate in equilibrium, whereas financial development lowers the equilibrium real interest rate. With fixed exchange rate, the equilibrium real interest rates are negative and both financial development and capital account liberalization increase the equilibrium real interest rate. The risk- adjusted interest rate parity shows that when risks are endogenously included in the model, the constraint imposed on policies by the Mundell-Fleming trilemma may break or not hold tightly.

Abstract:Developments in the financial sector have led to an expansion in its ability to spread risks. The increase in the risk bearing capacity of economies, as well as in actual risk taking, has led to a range of financial transactions that hitherto were not possible, and has created much greater access to finance for firms and households. On net, this has made the world much better off. Concurrently, however, we have also seen the emergence of a whole range of intermediaries, whose size and appetite for risk may expand over the cycle. Not only can these intermediaries accentuate real fluctuations, they can also leave themselves exposed to certain small probability risks that their own collective behaviour makes more likely. As a result, under some conditions, economies may be more exposed to financial‐sector‐induced turmoil than in the past. The paper discusses the implications for monetary policy and prudential supervision. In particular, it suggests market‐friendly policies that would reduce the incentive of intermediary managers to take excessive risk.

2 External Shocks , Financial Crises , and Poverty in Developing Countries

Abstract:DEVELOPING COUNTRIES HAVE BECOME increasingly integrated into global goods and financial markets over the last decade. Their export volume increased by 9 percent per year during the 1990s, up from 2 percent during the 1980s. Net long-term capital flows, even after declining in 1998, remained almost three times the 1990 level. As discussed in previous issues of Global Economic Prospects (World Bank 1993, 1997, 1999a), globalization provides developing countries with significant benefits and spurs economic progress. GDP growth in developing countries (excluding the transition economies) averaged 5 percent during the 1990s, compared with 3 percent during the 1980s. Poverty—the number of people living on less than $1 a day—fell from 29 percent in 1990 to an estimated 24 percent in 1996. But the financial crisis of 1997–99 has also shown how globalization, and in particular greater openness to external capital flows, can expose developing countries to increased volatility from international financial and goods markets. The poor are especially vulnerable to this volatility. This chapter reviews the evidence about the impact on poverty of the external shocks and volatility to which developing countries are exposed. It then presents and assesses evidence of the impact of the 1997–98 financial crisis on poverty in the most affected East Asian countries. Finally, it discusses lessons and policy conclusions. The chapter reaches the following conclusions:

Abstract:The current literature is inconclusive as to whether idiosyncratic risk influences future stock returns. While earlier studies are based on historical realized volatility to estimate expected idiosyncratic volatility, Diavatopoulos, Doran and Peterson (2008) find that implied idiosyncratic volatility from option prices has the strongest relationship with future idiosyncratic volatility. In this study, implied idiosyncratic volatility on firms with exchange-traded options is used to examine the relationship between idiosyncratic volatility and stock returns. As the empirical results show that this relationship is affected by the change of the sample period, there is no linear relationship between idiosyncratic volatility and stock returns. In addition, during the period of financial crisis, a strong negative relationship is found between implied idiosyncratic volatility and future returns. This result demonstrates that the volatility caused by the crisis has a significant effect on stock returns.

Abstract:Demand for natural resources is constant, while the prices of natural resources increase day-by-day, which has a significant impact on financial development and economic activity. Thus, the study intends to test the association of natural resource volatility and financial development, in order to recommend policies for economic recovery. The study acquires and analyses data for the N11 economies. The findings reveal that natural resource volatility is linked to global economic growth and governmental governance in pre-pandemic era as well as during pandemic. Results exposed that natural resource volatility has a large detrimental impact on global economic growth and plays a prominent part in economic recovery. The findings are robust and reveal that natural gas, oil, and the quality of public administration all contribute to N11 financial development. The study suggests that policymakers address the challenges raised through the solutions discussed.

Abstract:This paper tests the impact of bank concentration on macroeconomic and industrial volatility of three sectors. The empirical results show that higher bank concentration leads to weaker amplifying effect of external shock to macroeconomic and secondary industry volatility. The effects of financial development are no longer significant after the control of bank concentra- tion. Moreover, we find that the higher the bank concentration is, the lower the ratio of firms' debt to asset is. The inhibiting effect of high bank concentration on firms' credit provides the micro foundation for the attenuating response of macroeconomic volatility to external shocks.
Impacts of Volatility on Economic Growth:Some Evidence from China

Abstract:The existence of a relationship between short-term fluctuations or economic volatility and economic growth has essential macroeconomic and regional development policy implications,as it suggests the possibility that policies designed to stabilize short-term fluctuations might also have effects on the long-term performance of the economy.Depending mainly on whether this relationship is negative or positive,there is the presumption that successful stabilization would also entail either an improvement or deterioration in growth prospects.This paper aims to provide the general empirical evidences on regional economic volatility's impact on regional economic growth in China.Based on the panel data set of 28 provinces in Chinese mainland over the period from 1978 to 2007 and on the cross-sectional data,using the corresponding econometric methods,we find that:(1) There is a robust negative relationship between regional economic volatility and regional economic growth in both temporal and spatial dimensions,although the magnitude of this negative effect is decreasing with the deepening of China's reform and opening-up.Specifically,during 1978-1993,one percent increase of economic volatility would lead to the decrease of economic growth rate by 0.024%,while it only led to the decrease of 0.020% between 1994-2007 in our one way fixed effect panel data models.(2) The advancing process of financial and market-oriented development alleviates the negative effect imposed by economic volatility on long-term growth and the heterogeneous effect of volatility on growth in different regions caused by different levels of regional financial development and market-oriented development differs only in magnitude.This also shows the robust negative relationship between economic volatility and the growth in the spatial dimension.(3) In the Schumpeterian Waves analysis,we find strong evidence to reject the hypothesis that economic volatility is exogenous,and we use the fixed effect two stage least square method proposed by Keane and Runkle to capture the true impact of economic volatility on economic growth.Once we account for simultaneous and reverse causation in the economic volatility-growth relationship,the negative effect is magnified to a large extent.As a matter of fact,in the financial models,without considering the nonlinear effect of financial development,one percent increase of economic volatility will decrease the economic growth rate by 0.125%.Therefore,implementation of stable macroeconomic and regional development policies is beneficial to the long-term economic growth,especially in China.

Abstract:This article discusses the role of volatility in the context of systemic risk in finance. The main argument is that volatility transmits risks within the financial system and beyond, shaking the financial system and threatening in particular small or vulnerable clients (SMEs, households, and also low‐ and middle‐income countries). In addition, it is argued that volatility‐induced threats result from structural characteristics of the financial markets themselves (reactivity, reflexivity, and recursivity). The article introduces the concept of volatility, and different approaches to understanding risks related to the financial system (e.g., financial analysis, systems analysis). Two cases related to systemic risk are presented. The first concerns the role of volatility in three major financial crises (stock crash 1987, Asian crisis 1996–1997, global banking crisis 2007–2008), documenting that volatility spillovers have become a "new normal." The second case concerns the moderate reflection of systemic risk within The Journal of Finance (the leading financial journal). The two cases show that volatility plays a role in systemic risks, but that this role has not yet been examined in detail by the scientific community.

Abstract:We examine the real effects of credit supply volatility in emerging economies. In countries with highly effective governments, government-owned banks play a significant role in reducing the effect of credit supply volatility on macroeconomic volatility. Conversely, foreign banks do not significantly change this effect. Furthermore, the presence of government-owned banks as development banks plays a positive role in stabilizing the economy during a sovereign or currency crisis. In countries where foreign banks dominate the banking sector, these banks amplify the adverse effect of a volatile credit supply on the volatilities in output, consumption, and investment growth rates, especially during a banking crisis.

Abstract:In 2015, the European Commission (EC) launched its action plan for the creation of a European Capital Markets Union. The EC aims to return the European economy to sustainable growth and to enhance its shock absorbing capacity by reducing the reliance on bank finance and stimulating financial deepening and cross-border integration of Europe’s capital markets. Financial diversification and integrated European capital markets are expected to improve risk sharing among households, supporting economic stability. However, the economic literature reveals a lack of theoretical and empirical consensus on the superiority of either a bank-based or a market-based financial system in promoting growth or reducing macroeconomic volatility. This paper is the first to include bond markets in its financial structure indicators, besides stock markets and bank lending. Using panel data on 55 countries between 1975 and 2014 and three different measures of financial structure, we investigate the effect of the structure of the financial system on the volatility of output and investment growth as well as their cyclical components. We do not find evidence that market-based financial structures dampen volatility of output or overall investment. Increase of the stock market size relative to that of the banking sector has a significant positive effect on the business cycle volatility of investments.
