Abstract:Hidden orders are offered by many lit trading venues for participants to hide the true size of their orders. To help a risk-neutral trader executing a target volume to minimize the execution cost by benefitting from the setting of a limit order market allowing hidden orders, we propose a multi-stage dynamic programming model to determine the optimal trading strategy involving hidden orders. We consider two settings, where in the first setting the trader uses market and hidden orders, and in the second setting the trader uses limit and hidden orders in intermediate periods and market orders at the final stage. In both settings, we derive analytical solutions to the dynamic programming model under certain assumptions and discuss economic implications of our results. We use order-message data from NASDAQ to estimate the model parameters and demonstrate the generality of our assumptions.

Abstract:Block bidding market (BBM) is a new electricity market mode in the day-ahead market, which is in the stage of development and promotion in China. It is based on the idea that energy should have the same price according to the continuous duration of load. In this study, the authors propose an optimisation model of pricing and purchasing strategy for power-retailing companies in BBMs, based on bilateral contracts with customers and portfolio management of demand response resources. The model consists of an expected profit maximisation problem of supplying energy to end-customers, and a total cost minimisation problem concerning the dispatching of fixed loads and shiftable loads. The proposed model is formulated as a bi-level mixed-integer non-linear program. A load division method is proposed to get better division result by eliminating duration restrictions on divided blocks. The proposed approximate solving algorithm overcomes the diculties in linearisation and gets rid of the inuence of initial value. The strategy is applied to an actual case and is simulated based on real data. Simulation results show that the proposed model has great peak-shaving effects, and can effectively bring more profit to the power-retailing companies while reducing electricity bills of customers.

Abstract:The paper addresses the problem of meta order execution from a broker-dealer's point of view in Almgren-Chriss model under order fill uncertainty. A broker-dealer agency is authorized to execute an order of trading on client's behalf. The strategies that the agent is allowed to deploy is subject to a benchmark, referred to as the reservation strategy, regulated by the client. We formulate the broker's problem as a utility maximization problem in which the broker seeks to maximize his utility of excess profit-and-loss at the execution horizon. Optimal strategy in feedback form is obtained in closed form. In the absence of execution risk, the optimal strategies subject to reservation strategies are deterministic. We establish an affine structure among the trading trajectories under optimal strategies subject to general reservation strategies using implementation shortfall and target close orders as basis. We conclude the paper with numerical experiments illustrating the trading trajectories as well as histograms of terminal wealth and utility at investment horizon under optimal strategies versus those under TWAP strategies.

Abstract:We study the optimal execution of market and limit orders with permanent and temporary price impacts as well as uncertainty in the filling of limit orders. Our continuous-time model incorporates a trade speed limiter and a trade director to provide better control on the trading rates. We formulate a stochastic control problem to determine the optimal dynamic strategy for trade execution, with a quadratic terminal penalty to ensure complete liquidation. In addition, we identify conditions on the model parameters to ensure optimality of the controls and finiteness of the associated value functions. For comparison, we also solve the schedule-following optimal execution problem that penalizes deviations from an order schedule. Numerical results are provided to illustrate the optimal market and limit orders over time.

Abstract:We study optimal trade execution strategies in financial markets with discrete order flow. The agent has a finite liquidation horizon and must minimize price impact given a random number of incoming trade counterparties. Assuming that the order flow $N$ is given by a Poisson process, we give a full analysis of the properties and computation of the optimal dynamic execution strategy. Extensions, whereby (a) $N$ is a fully-observed regime-switching Poisson process; and (b) $N$ is a Markov-modulated compound Poisson process driven by a hidden Markov chain, are also considered. We derive and compare the properties of the three cases and illustrate our results with computational examples.

Abstract:Optimal execution, i.e., the determination of the most cost-effective way to trade volumes in continuous trading sessions, has been a topic of interest in the equity trading world for years. Electricity intraday trading slowly follows this trend but is far from being well-researched. The underlying problem is a very complex one. Energy traders, producers, and electricity wholesale companies receive various position updates from customer businesses, renewable energy production, or plant outages and need to trade these positions in intraday markets. They have a variety of options when it comes to position sizing or timing. Is it better to trade all amounts at once? Should they split orders into smaller pieces? Taking the German continuous hourly intraday market as an example, this paper derives an appropriate model for electricity trading. We present our results from an out-of-sample study and differentiate between simple benchmark models and our more refined optimization approach that takes into account order book depth, time to delivery, and different trading regimes like XBID (Cross-Border Intraday Project) trading. Our paper is highly relevant as it contributes further insight into the academic discussion of algorithmic execution in continuous intraday markets and serves as an orientation for practitioners. Our initial results suggest that optimal execution strategies have a considerable monetary impact.

Abstract:We consider optimal trading strategies in which traders submit bid and ask quotes to maximize the expected quadratic utility of total terminal wealth in a limit order book. The trader’s bid and ask quotes will be changed by the Poisson arrival of market orders. Meanwhile, the trader may update his estimate of other traders’ target sizes and directions by Bayesian learning. The solution of optimal execution in the limit order book is a two-step procedure. First, we model an inactive trading with no limit order in the market. The dealer simply holds dollars and shares of stocks until terminal time. Second, he calibrates his bid and ask quotes to the limit order book. The optimal solutions are given by dynamic programming and in fact they are globally optimal. We also give numerical simulation to the value function and optimal quotes at the last part of the article.

Abstract:Optimal execution of a stock (or portfolio) has been widely studied in academia and in practice over the past decade, and minimizing transaction costs is a critical point. However, few researchers consider the psychological factors for the traders. What are traders truly concerned with — buying low in the paper accounts or buying lower compared to others? We consider the optimal trading strategies in terms of the price impact and Cumulative Prospect Theory and identify some specific properties. Our analyses indicate that a large proportion of the execution volume is distributed at both ends of the transaction time. But the trader’s optimal strategies may not be implemented at the same transaction size and speed in different market environments.

Abstract:We study an optimal execution problem in the presence of market impact where the security price follows a geometric Ornstein-Uhlenbeck process, which implies the mean-reverting property, and show that the optimal strategy is a mixture of initial/terminal block liquidation and gradual intermediate liquidation. The mean-reverting property describes a price recovery effect that is strongly related to the resilience of market impact, as described in several papers that have studied optimal execution in a limit order book (LOB) model. It is interesting that despite the fact that the model in this paper is different from the LOB model, the form of our optimal strategy is quite similar to those obtained for an LOB model. Moreover, we discuss what properties cause gradual liquidation as an optimal strategy by studying various cases and find out that not only "convexity of market impact function" but also "price recovery effect" (or, in other words, transience of market impact) are essential to make a trader execute the security gradually to mitigate the effect of market impact.

Abstract:This paper studies the timing of trades under mean-reverting price dynamics subject to fixed transaction costs. We solve an optimal double stopping problem to determine the optimal times to enter and subsequently exit the market, when prices are driven by an exponential Ornstein-Uhlenbeck process. In addition, we analyze a related optimal switching problem that involves an infinite sequence of trades, and identify the conditions under which the double stopping and switching problems admit the same optimal entry and/or exit timing strategies. Among our results, we find that the investor generally enters when the price is low, but may find it optimal to wait if the current price is sufficiently close to zero. In other words, the continuation (waiting) region for entry is disconnected. Numerical results are provided to illustrate the dependence of timing strategies on model parameters and transaction costs.

Abstract:In the seminal paper on optimal execution of portfolio transactions, Almgren and Chriss (2001) define the optimal trading strategy to liquidate a fixed volume of a single security under price uncertainty. Yet there exist situations, such as in the power market, in which the volume to be traded can only be estimated and becomes more accurate when approaching a specified delivery time. During the course of execution, a trader should then constantly adapt their trading strategy to meet their fluctuating volume target. In this paper, we develop a model that accounts for volume uncertainty and we show that a risk-averse trader has benefit in delaying their trades. More precisely, we argue that the optimal strategy is a trade-off between early and late trades in order to balance risk associated with both price and volume. By incorporating a risk term related to the volume to trade, the static optimal strategies suggested by our model avoid the explosion in the algorithmic complexity usually associated with dynamic programming solutions, all the while yielding competitive performance.

To this end we set up a limit order book model in which both order book depth and resilience evolve randomly in time. Trading is allowed in both directions and at discrete points in time. We derive an explicit recursion that, under certain structural assumptions, characterizes minimal execution costs. We also discuss several qualitative aspects of optimal strategies, such as existence of profitable round trips or closing the position in one go, and compare our findings with the literature.

Abstract:In financial markets, liquidity is not constant over time but exhibits strong seasonal patterns. In this article we consider a limit order book model that allows for time-dependent, deterministic depth and resilience of the book and determine optimal portfolio liquidation strategies. In a first model variant, we propose a trading dependent spread that increases when market orders are matched against the order book. In this model no price manipulation occurs and the optimal strategy is of the wait region - buy region type often encountered in singular control problems. In a second model, we assume that there is no spread in the order book. Under this assumption we find that price manipulation can occur, depending on the model parameters. Even in the absence of classical price manipulation there may be transaction triggered price manipulation. In specific cases, we can state the optimal strategy in closed form.

Abstract:Minimizing execution costs for large orders is a fundamental challenge in finance. Firms often depend on brokers to manage their trades due to limited internal resources for optimizing trading strategies. This paper presents a methodology for evaluating the effectiveness of broker execution algorithms using trading data. We focus on two primary cost components: a linear cost that quantifies short-term execution quality and a quadratic cost associated with the price impact of trades. Using a model with transient price impact, we derive analytical formulas for estimating these costs. Furthermore, we enhance estimation accuracy by introducing novel methods such as weighting price changes based on their expected impact content. Our results demonstrate substantial improvements in estimating both linear and impact costs, providing a robust and efficient framework for selecting the most cost-effective brokers.

Abstract:To execute a trade, participants in electronic equity markets may choose to submit limit orders or market orders across various exchanges where a stock is traded. This decision is influenced by the characteristics of the order flow and queue sizes in each limit order book, as well as the structure of transaction fees and rebates across exchanges. We propose a quantitative framework for studying this order placement problem by formulating it as a convex optimization problem. This formulation allows to study how the interplay between the state of order books, the fee structure, order flow properties and preferences of a trader determine the optimal placement decision. In the case of a single exchange, we derive an explicit solution for the optimal split between limit and market orders. For the general problem of order placement across multiple exchanges, we propose a stochastic algorithm for computing the optimal policy and study the sensitivity of the solution to various parameters using a numerical implementation of the algorithm.

Abstract:We devise an optimal allocation strategy for the execution of a predefined number of stocks in a given time frame using the technique of discrete-time Stochastic Control Theory for a defined market model. This market structure allows an instant execution of the market orders and has been analyzed based on the assumption of discretized geometric movement of the stock prices. We consider two different cost functions where the first function involves just the fiscal cost while the cost function of the second kind incorporates the risks of non-strategic constrained investments along with fiscal costs. Precisely, the strategic development of constrained execution of K stocks within a stipulated time frame of T units is established mathematically using a well-defined stochastic behaviour of stock prices and the same is compared with some of the commonly-used execution strategies using the historical stock price data.

Abstract:We propose a framework to study optimal trading policies in a one-tick pro-rata limit order book, as typically arises in short-term interest rate futures contracts. The high-frequency trader has the choice to trade via market orders or limit orders, which are represented respectively by impulse controls and regular controls. We model and discuss the consequences of the two main features of this particular microstructure: first, the limit orders sent by the high frequency trader are only partially executed, and therefore she has no control on the executed quantity. For this purpose, cumulative executed volumes are modelled by compound Poisson processes. Second, the high frequency trader faces the overtrading risk, which is the risk of brutal variations in her inventory. The consequences of this risk are investigated in the context of optimal liquidation. The optimal trading problem is studied by stochastic control and dynamic programming methods, which lead to a characterization of the value function in terms of an integro quasi-variational inequality. We then provide the associated numerical resolution procedure, and convergence of this computational scheme is proved. Next, we examine several situations where we can on one hand simplify the numerical procedure by reducing the number of state variables, and on the other hand focus on specific cases of practical interest. We examine both a market making problem and a best execution problem in the case where the mid-price process is a martingale. We also detail a high frequency trading strategy in the case where a (predictive) directional information on the mid-price is available. Each of the resulting strategies are illustrated by numerical tests.

Abstract:We consider the optimal trade execution strategies for a large portfolio of single stocks proposed by Almgren (2003). This framework accounts for a nonlinear impact of trades on average market prices. The results of Almgren (2003) are based on the assumption that no shares of assets per unit of time are trade at the beginning of the period. We propose a general solution method that accomodates the case of a positive stock of assets in the initial period. Our findings are twofold. First of all, we show that the problem admits a solution with no trading in the opening period only if additional parametric restrictions are imposed. Second, with positive asset holdings in the initial period, the optimal execution time depends on trading activity at the beginning of the planning period.

Abstract:The extended trading close (ETC) provides institutional investors an opportunity to trade at the closing price after the regular trading session (RTS) and disclosing the order imbalances to other market participants. ETCs exist in the Nasdaq, the SSE STAR, the SZSE ChiNext and the TWSE. To help a risk-averse institutional investor take advantage of the RTS and the ETC for liquidation, we develop a multistage dynamic programming model including the ETC, and derive recursive solutions for the multiple trading days scenario with closed-form solutions for the scenario with only two trading days. We also verify that the ETC is able to mitigate extreme price movements caused by fast liquidation, which is also a goal of the ETC set out by the SSE STAR and the SZSE ChiNext. Finally, we derive three results. First, an institutional investor can reduce execution costs after the introduction of the ETC. Second, a critical trading day exists, and to avoid prematurely revealing trading intentions, the investor should not trade in the ETC until such day. Third, even though the ETC orders submitted by the investor are unfilled, implementation of the ETC encourages the investor to change the liquidation strategy in the RTS, which reduces extreme price movements. In summary, the practical implications of this paper are that the investor should not trade during the ETC on the front few days to avoid prematurely revealing the investor's trading intention by unfilled orders in the ETC and that introducing the ETC can reduce liquidation costs and extreme price movements.
