Abstract:We find that the three risk factors of Liu et al. (2022) capture only one-third of the variation in cryptocurrency excess returns. The remaining variation is mostly driven by a single common component that lies outside the three factor model framework. Although we cannot explain this fully using a large set of 135 global macroeconomic and financial variables as candidate proxies, the unknown common component seems to be associated with the value of fiat money. The role of the common component in cryptocurrency valuation becomes more dominant during monetary easing than during tightening periods.

Abstract:We establish that the risk-return tradeoff of cryptocurrencies (Bitcoin, Ripple, and Ethereum) is distinct from those of stocks, currencies, and precious metals. Cryptocurrencies have no exposure to most common stock market and macroeconomic factors or to the returns of currencies and commodities. In contrast, we show that the cryptocurrency returns can be predicted by factors which are specific to cryptocurrency markets – there is a strong time-series momentum effect and proxies for investor attention strongly forecast cryptocurrency returns. Finally, we create an index of exposures to cryptocurrencies of 354 industries in the US and 137 industries in China.

Abstract:We propose factor models for the cross-section of daily cryptoasset returns and provide source code for data downloads, computing risk factors and backtesting them out-of-sample. In "cryptoassets" we include all cryptocurrencies and a host of various other digital assets (coins and tokens) for which exchange market data is available. Based on our empirical analysis, we identify the leading factor that appears to strongly contribute into daily cryptoasset returns. Our results suggest that cross-sectional statistical arbitrage trading may be possible for cryptoassets subject to efficient executions and shorting.

Abstract:Introduction. Digital financial assets are a relatively new phenomenon. More and more, they include virtual currencies, and in particular cryptocurrencies. Both regulators and financial market players are becoming increasingly interested in such assets. Cryptocurrencies have no intrinsic value, and this encourages scientific studies on the problem of price formation and risk management associated with cryptocurrency operations. Most papers on the problem lack a systematic ap-proach and do not provide solutions to a large number of fundamental issues. Purpose. The purpose of our study was to develop a method for the risk analysis of operations with digital financial assets, namely cryptocurrencies. Methodology. In our study, we used parametric methods of data analysis and ma-chine learning methods, description, analysis, synthesis, induction, deduction, comparison, and grouping method. The sample was accumulated between April 2013 and April 2021 and included cryptocurrencies with the market capitalization of over 1 million USD. Results. The study determined the common risk factors for the cryptocurrency market. The risk factors are presented as linear combinations of returns of subsets of cryptocurrencies with dynamically changing weight coefficients. The risk factors were formed based on the market information, which included the price of the cryptocurrency, the trading volume, and its market capitalization. Conclusions. The study demonstrated that the cryptocurrency market is suscepti-ble to market anomalies common to traditional financial asset markets. In addition to the risk factors based on the market capitalization of cryptocurrencies (the size) and their aggregate profitability (the momentum), the article presents statistically relevant risk factors which reflect the growth rate of the market capitalization and the level of illiquidity of cryptocurrencies. In order to explain the market anomalies and the arbitrary strategies based on them, the article presents several factor models of cryptocurrency price formation. These models can be used to develop an in-tegrated approach to the risks associated with operations with digital financial assets.

Abstract:This study explores cryptocurrency investment strategies by adapting the robust framework of factor investing, traditionally applied in equity markets, to the distinctive landscape of cryptocurrency assets. It conducts an in-depth examination of 31 prominent cryptocurrencies from December 2017 to December 2023, employing the Fama–MacBeth regression method and portfolio regressions to assess the predictive capabilities of market, size, value, and momentum factors, adjusted for the unique characteristics of the cryptocurrency market. These characteristics include high volatility and continuous trading, which differ markedly from those of traditional financial markets. To address the challenges posed by the perpetual operation of cryptocurrency trading, this study introduces an innovative rebalancing strategy that involves weekly adjustments to accommodate the market's constant fluctuations. Additionally, to mitigate issues like autocorrelation and heteroskedasticity in financial time series data, this research applies the Newey–West standard error approach, enhancing the robustness of regression analyses. The empirical results highlight the significant predictive power of momentum and value factors in forecasting cryptocurrency returns, underscoring the importance of tailoring conventional investment frameworks to the cryptocurrency context. This study not only investigates the applicability of factor investing in the rapidly evolving cryptocurrency market, but also enriches the financial literature by demonstrating the effectiveness of combining Fama–MacBeth cross-sectional analysis with portfolio regressions, supported by Newey–West standard errors, in mastering the complexities of digital asset investments.

Abstract:Systematic risks in cryptocurrency markets have recently increased and have been gaining a rising number of connections with economics and financial markets; however, in this area, climate shocks could be a new kind of impact factor. In this paper, a spillover network based on a time-varying parametric-vector autoregressive (TVP-VAR) model is constructed to measure overall cryptocurrency market extreme risks. Based on this, a second spillover network is proposed to assess the intensity of risk spillovers between extreme risks of cryptocurrency markets and uncertainties in climate conditions, economic policy, and global financial markets. The results show that extreme risks in cryptocurrency markets are highly sensitive to climate shocks, whereas uncertainties in the global financial market are the main transmitters. Dynamically, each spillover network is highly sensitive to emergent global extreme events, with a surge in overall risk exposure and risk spillovers between submarkets. Full consideration of overall market connectivity, including climate shocks, will provide a solid foundation for risk management in cryptocurrency markets.

Abstract:Cryptocurrencies are becoming an attractive asset class and are the focus of recent quantitative research. The joint dynamics of the cryptocurrency market yields information on network risk. Utilizing the adaptive LASSO approach, we build a dynamic network of cryptocurrencies and model the latent communities with a dynamic stochastic block-model. We develop a dynamic co-variate-assisted spectral clustering method to uniformly estimate the latent group membership of cryptocurrencies consistently. We show that return inter-predictability and crypto characteristics, including hashing algorithms and proof types, jointly determine the crypto market segmentation. Based on this classification result, it is natural to employ eigenvector centrality to identify a cryptocurrency’s idiosyncratic risk. An asset pricing analysis finds that a cross-sectional portfolio with a higher centrality earns a higher risk premium. Further tests confirm that centrality serves as a risk factor well and delivers valuable information content on cryptocurrency markets.

Abstract:This study explores risk perceptions in cryptocurrency investments among Indian investors. It employs a multistage random sampling survey of 228 investors. Four key factors influence this perception: conceptual clarity, investment education, awareness of investment options, and fear-induced psychological factors. The overall risk perception of crypto investors is high. Based on our findings, we suggest that the Indian government should organize an awareness campaign to create awareness and educate investors about cryptocurrency. Policymakers and investment managers should focus on transforming high-risk investors into lower-risk investors through education and support, fostering a more favorable investment environment.

Abstract:Abstract Background and aims Crypto-currency trading is a rapidly growing form of behaviour characterised by investing in highly volatile digital assets based largely on blockchain technology. In this paper, we review the particular structural characteristics of this activity and its potential to give rise to excessive or harmful behaviour including over-spending and compulsive checking. We note that there are some similarities between online sports betting and day trading, but also several important differences. These include the continuous 24-hour availability of trading, the global nature of the market, and the strong role of social media, social influence and non-balance sheet related events as determinants of price movements. Methods We review the specific psychological mechanisms that we propose to be particular risk factors for excessive crypto trading, including: over-estimations of the role of knowledge or skill, the fear of missing out (FOMO), preoccupation, and anticipated regret. The paper examines potential protective and educational strategies that might be used to prevent harm to inexperienced investors when this new activity expands to attract a greater percentage of retail or community investors. Discussion and conclusions The paper suggests the need for more specific research into the psychological effects of regular trading, individual differences and the nature of decision-making that protects people from harm, while allowing them to benefit from developments in blockchain technology and crypto-currency.

Risk-Return Relation of Cryptocurrency Carry Trade

Abstract:This paper comprehensively examines the risk-return relation of cryptocurrency carry trade using realistic borrowing and lending interest rates. We find significant violations of the uncovered interest rate parity in the cryptocurrency market. The cross-sectional carry trade strategy yields an annualized return of 46.71% and a Sharpe ratio of 0.77. Unlike fiat-currency carry trade which is vulnerable to crash risk, the cryptocurrency carry trade is resistant to the cryptocurrency market crashes in 2018 and 2021. We show that the crypto-carry trade returns cannot be explained by established risk factors from fiat currencies or cryptocurrencies. We find that geopolitical risk explains a substantial amount of the carry returns. Interestingly, the risk-adjusted crypto-carry return alpha is significantly negative, implying a negative cryptocurrency carry risk premium.

Abstract:This paper examines whether the cross-section of cryptocurrency returns is captured by risk factors based on consumption-based asset pricing. It is an imperative task for financial economists to find the fundamental risk behind characteristic-based cryptocurrency factors in order to economically understand cryptocurrency. To address the data availability issue in the analysis of cryptocurrency, we employ mixed data sampling (MIDAS) regression to check the relation between the principal component analysis (PCA) factors in cryptocurrency returns and the factors in the consumption capital asset pricing models (CCAPMs) and intertemporal capital asset pricing models (ICAPMs). We establish significant links between them, which in turn implies that cryptocurrency returns are investors' compensation for bearing consumption risk, conditional consumption risk, and intertemporal consumption risk. This finding underscores that cryptocurrency returns are the manifestation of macroeconomic equilibrium derived from investors' utility maximization.

Abstract:Currency-specific pricing factors are pervasive in international asset pricing. However, portfolio and risk management based on forex factors, instead of individual currencies, are rarely discussed. This paper tries to fill this gap by modelling dynamic correlations and non-normality among forex factors. By considering the four most popular forex factors: the dollar risk factor, the carry trade factor, the currency momentum factor, and the currency value factor, we find that a dynamic conditional correlation copula (DCC-copula) model with skewed-t kernel fits the joint distribution well. We show that, for risk-averse investors who focus on factor investing or employ the forex factors to resize the specific risk exposure, ignoring the tail dependence structure of forex factors brings significant costs.

Abstract:Cryptocurrencies are one of the most promising financial innovations of the last decade. Different from major stock indices and the commodities of gold and crude oil, the cryptocurrencies exhibit some characteristics of immature market assets, such as auto-correlated and non-stationary return series, higher volatility, and higher tail risks measured by conditional Value at Risk (VaR) and conditional expected shortfall (ES). Using an extreme-value-theory-based method, we evaluate the extreme characteristics of seven representative cryptocurrencies during 08 August 2015-01 August 2017. We find that during the sub-period of 01 August 2016-01 August 2017, there are finite loss boundaries for most of the selected cryptocurrencies, which are similar to the commodities, and different from the stock indices. Meanwhile, we find that left tail correlations are much stronger than right tail correlations among the cryptocurrencies, and tail correlations increased after August 2016, suggesting high and growing systematic extreme risks. We also find that cryptocurrencies to be both left tail independent, and cross tail independent with four selected stock indices, which implies part of the safe-haven function of the cryptocurrencies, indicating their ability to be a great diversifier for the stock market as gold, but not enough to be a tail hedging tool like gold.

Analyzing selected cryptocurrencies spillover effects on global financial indices: Comparing risk measures using conventional and eGARCH-EVT-Copula approaches

Abstract:This study examines the interdependence between cryptocurrencies and international financial indices, such as MSCI World and MSCI Emerging Markets. We compute the value at risk, expected shortfall (ES), and range value at risk (RVaR) and investigate the dynamics of risk spillover. We employ a hybrid approach to derive these risk measures that integrate GARCH models, extreme value models, and copula functions. This framework uses a bivariate portfolio approach involving cryptocurrency data and traditional financial indices. To estimate the above risks of these portfolio structures, we employ symmetric and asymmetric GARCH and both tail flexible EVT models as marginal to model the marginal distribution of each return series and apply different copula functions to connect the pairs of marginal distributions into a multivariate distribution. The empirical findings indicate that the eGARCH EVT-based copula model adeptly captures intricate dependencies, surpassing conventional methodologies like Historical simulations and t-distributed parametric in VaR estimation. At the same time, the HS method proves superior for ES, and the t-distributed parametric method outperforms RVaR. Eventually, the Diebold-Yilmaz approach will be applied to compute risk spillovers between four sets of asset sequences. This phenomenon implies that cryptocurrencies reveal substantial spillover effects among themselves but minimal impact on other assets. From this, it can be concluded that cryptocurrencies propose diversification benefits and do not provide hedging advantages within an investor's portfolio. Our results underline RVaR superiority over ES regarding regulatory arbitrage and model misspecification. The conclusions of this study will benefit investors and financial market professionals who aspire to comprehend digital currencies as a novel asset class and attain perspicuity in regulatory arbitrage.

Abstract:The advance of cryptocurrencies has sparked wide concern over their interplay with the existing global financial market.This paper analyzes the risk spillover relation between cryptocurrencies and major financial assets,and unravels how cryptocurrencies could influence global financial systemic risk.We find that cryptocurrencies function as a separate risk source from traditional assets.Major legislative,financial and technological events in the cryptocurrency market may affect risk spillover dynamics.Although the overall penetration of cryptocurrencies is not yet deep,introducing cryptocurrency can significantly increase the systemic risk to traditional markets during low risk level episodes.

Abstract:Sage Open, Volume 14, Issue 2, April-June 2024. The aim of this paper is to examine the relationship between uncertainty indices (Geopolitical Uncertainty Index and Global Economic Policy Uncertainty Index) and cryptocurrencies. This study evaluated the behavior of cryptocurrencies with the evolution of uncertainties (GPU, EPU) on returns and volatility in terms of safe heaven as in traditional specualtive assets it increases their volaitility and reduces risk. For this purpose, this study examines the relationship between uncertanities indices, gold returns and crptocurrency by using the OLS regression for the monthly data from April 2017 to April 2022. The findings of this study indicate that the return and volatility of cryptocurrency increases. In particular, we note that the cryptocurrency market could serve as a weak hedge and safe against GEPU during a bull market; It could be considered a strong hedge, but in most cases could not serve as a safety against GPR. However, in case of Gold it is found that it serves as weak hedge against uncertainity indices and is not considered as safe heaven against GEPU and GPR. This study expands the current research on uncertainity indices and provides unique insight about the speculative nature of cryptocurrencies and safe heaven.

Abstract:Cryptocurrencies have become one of the most traded financial assets in the last decade. The first half of 2022 will not be easily forgotten by the crypto faithful as it shifted investor sentiment after a monster cryptocurrency rally in 2021 that saw bitcoin (BTC) and altcoins scale multiple record peaks. Just as users were getting comfortable with their passive DeFi incomes, Terra and its non-collaterised stablecoin collapsed in a sensational turn of events. Three Arrows Capital (3AC), a crypto hedge fund that managed assets worth about $10bn at its peak, went bankrupt as falling crypto prices forced liquidations of collateralized loans and leveraged trading positions across the industry, aggravating the sell-off. Investor sentiment plummeted as crypto lending platforms like Celsius and Babel suspended withdrawals for clients. Given all these mess, we would like to know what factors could actually influence consumer adoption of cryptocurrency from here on out.The purpose of this research is to study factors influencing consumer to adopt cryptocurrency. These factors include seven independent variables: Convenience (CV), Popularity (PL), Usefulness (UF), Credibility (CD), Recommendations (RC), Price Stability (PS) and Risk (RK) and one dependent variable: Crypto Behavior (BH). 400 sample were collected using electronic questionnaire through social media. We used Structural Equation Models (SEM) for data analysis. The result shows that Since the RMSEA, which is an absolute fit index that assesses how far our hypothesized model is from a perfect model, for this model is .047 ( .90), the model seems to fit well according to the descriptive measures of fit. More importantly Popularity (PL), Usefulness (UF), Credibility (CD), Recommendations (RC) and Risk (RK) seem to have significant effects on influencing consumer to adopt cryptocurrency due to their p-values are both less than .05. That means as long as cryptocurrency is becoming more popular, useful, credible and highly recommended by key stakeholders (friends & family, professionals and influencers) with better risk management, consumer will be more welcome to adopt cryptocurrency as both day-to-day currency and investment alternative. One interesting finding is that Price Stability (PS) of cryptocurrency that we’ve seen over and over again especially post-covid doesn’t seem to significantly impact much of consumer adoption.
