Foreign Institutional Investors and Executive Compensation Incentives: Evidence from China

Abstract:This study examines the effects of foreign institutional investors (FIIs) on executive compensation incentives. We show that foreign institutional ownership drives firms' pay-for-performance sensitivity and decreases excess compensation. We further address endogeneity using the quasi-natural experiment of the "Shanghai/Shenzhen–Hong Kong Stock Connect". Two possible underlying channels are corporate governance and accounting information qualities. Our results are considerably pronounced among firms with less proportion of state-owned shares and less powerful managers. Overall, our results indicate that compared with their domestic counterparts, FIIs have advantages in independence, information acquisition, social norms, and legal sense, thereby improving the effectiveness of executive compensation contracts.
