Abstract:We consider the lost-sales inventory systems with stochastic lead times and establish the asymptotic optimality of base-stock policies for such systems. Specifically, we prove that as the per-unit lost-sales penalty cost becomes large compared to the per-unit holding cost, the ratio of the optimal base-stock policy's cost to the optimal cost converges to one. Our paper provides a theoretical guarantee of the widely adopted base-stock policies in lostsales inventory systems with stochastic lead times for the first time.

Abstract:We study a continuous-review, two-echelon inventory system with one central warehouse, multiple local facilities, and each facility facing random demand. Local facilities replenish their stock from the central warehouse (or distribution center), which in turn places orders at an outside supplier with an ample supply. Inventory replenishment at each location incurs a fixed-plus-variable cost for each shipment. The optimal policy remains unknown, and even if it exists, such a policy must be extremely complicated. Instead, we evaluate a class of easy-to-implement heuristics, called modified echelon (r, Q) policies. The parameters for such a heuristic are obtained by solving a set of independent single-stage systems. We show that the proposed policy is asymptotically optimal, as pairs of system primitives, such as the ratios of the fixed cost of the central facility to those of the local facilities, are scaled up. We also show that as the number of retailers grows, the performance bound of the heuristic converges to a primitive-dependent constant.

Abstract:Asymptotic Optimality of Simple Heuristic Policies for Multidimensional Inventory Systems Stochastic inventory systems with multidimensional state spaces, such as lost-sales system with positive lead time and perishable inventory system, are challenging to manage because of the curse of dimensionality, and their optimal control policies are extremely complex. In “Asymptotic Scaling of Optimal Cost and Asymptotic Optimality of Base-Stock Policy in Several Multidimensional Inventory Systems,” Bu, Gong and Chao consider three classes of such systems in the regime of large unit penalty cost, and they establish the asymptotic optimality of (modified) simple base-stock policies as well as an explicit expression for the optimal cost rate in each of these systems. These results justify the applications of such policies in real-world applications, and they are achieved by constructing tight newsvendor upper and lower bounds on the systems’ costs and analyzing the asymptotic scaling of newsvendor costs with large unit penalty cost. This approach is expected to be useful in studying other multidimensional stochastic inventory systems.

Abstract:The motivation for our study comes from some production and inventory systems in which ordering/producing quantities that exceed certain thresholds in a given period might eliminate some setup activities in the next period. Many examples of such systems have been discussed in prior research but the analysis has been limited to production settings under deterministic demand. In this paper, we consider a periodic-review production-inventory model under stochastic demand and incorporate the following fixed-cost structure into our analysis. When the order quantity in a given period exceeds a specified threshold value, the system is assumed to be in a “warm” state and no fixed cost is incurred in the next period regardless of the order quantity; otherwise the system state is considered “cold” and a positive fixed cost is required to place an order. Assuming that the unsatisfied demand is lost, we develop a dynamic programming formulation of the problem and utilize the concepts of quasi-K-convexity and non-K-decreasing to show some structural results on the optimal cost-to-go functions. This analysis enables us to derive a partial characterization of the optimal policy under the assumption that the demands follow a Pólya or uniform distribution. The optimal policy is defined over multiple decision regions for each system state. We develop heuristic policies that are aimed to address the partially characterized decisions, simplify the ordering policy, and save computational efforts in implementation. The numerical experiments conducted on a large set of test instances including uniform, normal and Poisson demand distributions show that a heuristic policy that is inspired by the optimal policy is able to find the optimal solution in almost all instances, and that a so-called generalized base-stock policy provides quite satisfactory results under reasonable computational efforts. We use our numerical examples to generate insights on the impact of problem parameters. Finally, we extend our analysis into the infinite horizon setting and show that the structure of the optimal policy remains similar.

Abstract:<P>We consider the classic continuous-review Nstage serial inventory system with a homogeneous Poisson demand arrival process at the most downstream stage (Stage 1). Any shipment to each stage, regardless of its size, incurs a positive fixed setup cost and takes a positive constant lead time. The optimal policy for this system under the long-run average cost criterion is unknown. Finding a good worst-case performance guarantee remains an open problem. We tackle this problem by introducing a class of modified echelon (r, Q) policies that do not require Qi + 1/Qi to be a positive integer: Stage i + 1 ships to Stage i based on its observation of the echelon inventory position at Stage i; if it is at or below ri and Stage i + 1 has positive on-hand inventory, then a shipment is sent to Stage i to raise its echelon inventory position to ri + Qias close as possible. We construct a heuristic policy within this class of policies, which has the following features: First, it has provably primitive-dependent performance bounds. In a two-stage system, the performance of the heuristic policy is guaranteed to be within (1 + K1/K2) times the optimal cost, where K1 is the downstream fixed cost and K2 is the upstream fixed cost. We also provide an alternative performance bound, which depends on efficiently computable optimal (r, Q) solutions to N single-stage systems but tends to be tighter. Second, the heuristic is simple, it is efficiently computable and it performs well numerically; it is even likely to outperform the optimal integer-ratio echelon (r,Q) policies when K1 is dominated by K2. Third, the heuristic is asymptotically optimal when we take some dominant relationships between the setup or holding cost primitives at an upstream stage and its immediate downstream stage to the extreme, for example, when h2/h1 → 0, where h1 is the downstream holding cost parameter and h2 is the upstream holding cost parameter.</P>
Myopic Analysis for Multi‐Echelon Inventory Systems with Batch Ordering and Nonstationary/Time‐Correlated Demands

Abstract:We provide an exact myopic analysis for an N‐stage serial inventory system with batch ordering, linear ordering costs, and nonstationary demands under a finite planning horizon. We characterize the optimality conditions of the myopic nested batching newsvendor (NBN) policy and the myopic independent batching newsvendor (IBN) policy, which is a single‐stage approximation. We show that echelon reorder levels under the NBN policy are upper bounds of the counterparts under both the optimal policy and the IBN policy. In particular, we find that the IBN policy has bounded deviations from the optimal policy. We further extend our results to systems with martingale model of forecast evolution (MMFE) and advance demand information. Moreover, we provide a recursive computing procedure and optimality conditions for both heuristics which dramatically reduces computational complexity. We also find that the NBN problem under the MMFE faced by one stage has one more dimension for the forecast demand than the one faced by its downstream stage and that the NBN policy is optimal for systems with advance demand information and stationary problem data. Numerical studies demonstrate that the IBN policy outperforms on average the NBN policy over all tested instances when their optimality conditions are violated.

Abstract:We consider a periodic‐review perishable inventory system with multiple demand classes, each characterized by a different lost‐sales cost and the least freshness requirement. Demands of different classes in the same period could be correlated, while demands across periods are independent but not necessarily identical. In each period, the firm jointly makes the decisions regarding demand fulfillment, production/ordering, and disposal. The objective is to minimize the total discounted expected cost over the entire planning horizon including linear ordering cost, inventory holding/lost‐sales cost, expiration cost, and disposal cost. By establishing new properties of multimodularity, we explore some monotonicity and bounded sensitivity properties of the optimal policies. The optimality analysis enables us to propose a novel approximation approach, called adaptive approximation approach, which can be recursively calculated through a single‐dimension dynamic program. Numerical studies demonstrate that our proposed approximation approach is nearly optimal with the average optimality gap 0.30% and significantly outperforms the existing heuristics in the literature.

Abstract:Dual-sourcing inventory systems, in which one supplier is faster (i.e., express) and more costly, while the other is slower (i.e., regular) and cheaper, arise naturally in many real-world supply chains. These systems are notoriously difficult to optimize because of the complex structure of the optimal solution and the curse of dimensionality, having resisted solution for over 40 years. Recently, so-called tailored base-surge (TBS) policies have been proposed as a heuristic for the dual-sourcing problem. Under such a policy, a constant order is placed at the regular source in each period, while the order placed at the express source follows a simple order-up-to rule. Numerical experiments by several authors have suggested that such policies perform well as the lead time difference between the two sources grows large, which is exactly the setting in which the curse of dimensionality leads to the problem becoming intractable. However, providing a theoretical foundation for this phenomenon has remained a major open problem. In this paper, we provide such a theoretical foundation by proving that a simple TBS policy is indeed asymptotically optimal as the lead time of the regular source grows large, with the lead time of the express source held fixed. Our main proof technique combines novel convexity and lower-bounding arguments, an explicit implementation of the vanishing discount factor approach to analyzing infinite-horizon Markov decision processes, and ideas from the theory of random walks and queues, significantly extending the methodology and applicability of a novel framework for analyzing inventory models with large lead times recently introduced by Goldberg and coauthors in the context of lost-sales models with positive lead times. Partial Backorder Inventory System: Asymptotic Optimality and Demand Learning

Abstract:We develop a stochastic inventory system which accounts for the limited patience of backlogged customers. While limited patience is a feature that is closer to the nature of unmet demand, our model also unifies the classic backlogging and lost-sales inventory systems which are special cases of the one we propose. We establish the uniform (asymptotic) optimality of the base-stock policy when both demand and patience distributions are known. When the backlogged demands become unobservable, we introduce a novel policy family that operates without backlogged demands information, and prove that it can approach the cost efficiency of the optimal policy in the system when the demand and patience distributions are known. Finally, we consider an online inventory control problem in which backlogged demand is unobservable and demand and patience distributions are also not known, and develop a UCB-type algorithm that yields a near-optimal policy. The regret bounds given by the algorithm are provably tight within the planning horizon, and are comparable to the state-of-the-art results in the literature, even in the face of partial and biased observations and weaker system ergodicity.

Abstract:We develop the first nonparametric learning algorithm for periodic-review perishable inventory systems. In contrast to the classical perishable inventory literature, we assume that the firm does not know the demand distribution a priori and makes replenishment decisions in each period based only on the past sales (censored demand) data. It is well known that even with complete information about the demand distribution a priori, the optimal policy for this problem does not possess a simple structure. Motivated by the studies in the literature showing that base-stock policies perform near optimal in these systems, we focus on finding the best base-stock policy. We first establish a convexity result, showing that the total holding, lost sales and outdating cost is convex in the base-stock level. Then, we develop a nonparametric learning algorithm that generates a sequence of order-up-to levels whose running average cost converges to the cost of the optimal base-stock policy. We establish a square-root convergence rate of the proposed algorithm, which is the best possible. Our algorithm and analyses require a novel method for computing a valid cycle subgradient and the construction of a bridging problem, which significantly departs from previous studies. Abstract:In this paper, we study a periodic review, capacitated, make-to-stock system with two demand classes. The first class demand comes from customers who have long term and profitable relationships with the manufacturer. The second class demand comes from the retail market. The first class demand not satisfied immediately is backordered, whereas the unsatisfied second class demand is lost. There are two fundamental decisions for managing such a system, i.e., production decision and rationing decision. We prove that a base stock rationing policy is optimal. Furthermore, through an extensive numerical study, we study the cost savings of the optimal policy compared with two common used heuristics and show that the benefit of the optimal control policy can be quite significant.

Abstract:We develop the first approximation algorithm for periodic-review perishable inventory systems with setup costs. The ordering lead time is zero. The model allows for correlated demand processes that generalize the well-known approaches to model dynamic demand forecast updates. The structure of optimal policies for this fundamental class of problems is not known in the literature. Thus, finding provably near-optimal control policies has been an open challenge. We develop a randomized proportional-balancing policy (RPB) that can be efficiently implemented in an online manner, and we show that it admits a worst-case performance guarantee between 3 and 4. The main challenge in our analysis is to compare the setup costs between RPB and the optimal policy in the presence of inventory perishability, which departs significantly from the previous works in the literature. The numerical results show that the average performance of RPB is good (within 1% of optimality under i.i.d. demands and within 7% under correlated demands).

Abstract:Information delays exist when the most recent inventory information available to the Inventory Manager (IM) is dated. In other words, the IM observes only the inventory level that belongs to an earlier period. Such situations are not uncommon, and they arise when it takes a while to process the demand data and pass the results to the IM. In this paper, we establish that the average cost optimal policy is of state-dependent basestock type with respect to the reference inventory position. We show that the optimal base stock depends on the age and the magnitude of the latest observed delay. We illustrate the results by solving an example with delays of 0 and 1, for which we are able to obtain formulas/bounds for the basestock levels.

Abstract:We develop the first approximation algorithms with worst-case performance guarantees for periodic-review perishable inventory systems with general product lifetime, for both backlogging and lost-sales models. The demand process can be nonstationary and correlated over time, capturing such features as demand seasonality and forecast updates. The optimal control policy for such systems is notoriously complicated, thus finding effective heuristic policies is of practical importance. In this paper, we construct a computationally efficient inventory control policy, called the proportional-balancing policy, for systems with an arbitrarily correlated demand process and show that it has a worst-case performance guarantee less than 3. In addition, when the demands are independent and stochastically nondecreasing over time, we propose another policy, called the dual-balancing policy, which admits a worst-case performance guarantee of 2. We demonstrate through an extensive numerical study that both policies perform consistently close to optimal.

Abstract:This article analyzes a model of a multiechelon inventory system. The exogenous demands form Markov-modulated Poisson processes. That is, the demand rates are functions of an underlying Markov chain. Each location follows a base-stock policy which is independent of the state of the underlying Markov chain. We employ the exogenous transit mechanism introduced by Zipkin [7] and Svoronos and Zipkin [6]. The transit times between locations have phase-type distributions. An exact procedure to compute steady-state performance measures is presented.

Abstract:We consider a multiperiod inventory system of a perishable product with unobservable lost sales. Demand distribution parameters are unknown and are updated periodically using the Bayesian approach based on the censored historical sales data. We develop an explicit expression of the first-order condition for optimality that demonstrates the key trade-off of the problem. The result generalizes partial characterizations of this trade-off in the literature. It shows that the myopic solution is a lower bound on the optimal inventory level. It also enables us to quantify the expected marginal value of information.

Abstract:We consider a general class of high-volume, fast-moving production-inventory systems based on both lost-sales and backorder inventory models. Such systems require a fundamental understanding of the asymptotic behavior of key performance measures under various supply strategies, as well as the pre-planning of these strategies. Our analysis relies on a thorough study of the asymptotic behavior of a random walk with power drift, which is of independent interest. In addition to providing key insights, our analysis leads to approximations of the corresponding optimization problem that yield simple solutions which are close to optimal. We also establish an equivalence between the lost-sales and backorder models when both have the same penalty cost that becomes large.

Abstract:For a periodic-review inventory system with stochastic and continuous demands and without setup costs, it is known that there exists a base-stock policy to be optimal. For a finite-horizon system with non-stationary parameters, it is essential to find approximate optimal policies because of the computational intractability of finding the optimal policy. This paper provides an approach, by which an analytical bound of the error between the costs of the approximate optimal policy and the optimal policy is given. It is shown that the approximate optimal policy converges to the optimal policy as the size of the computational grid decreases. Numerical results are presented to illustrate the methodology.

Abstract:This paper studies an important real-life perishable inventory management problem, which has not been properly addressed by the existing research. In the problem setting, a number of agents are renting spaces/shelves from a landlord, the inventory capability of each agent is limited to the rent space, and agents are risk-averse due to their budget. The objective is to maximize the profits of the agents/retailers while minimizing waste and improving customers' shopping experience. To approach the problem, we develop a discrete-event simulation model to determine the optimum inventory scheme for displaying perishables. The proposed simulation model can show sales trajectories with respect to various features and estimate profit curves. Our model improves profits by choosing the right replenishment threshold and price discount. This study has implications to agents/retailers who deal with inventory scheduling and pricing problems for perishables under stochastic conditions.
