Production Outsourcing Analysis and Partner Selection under Different Power Structures

Abstract:Outsourcing production to competitive contract manufacturers (CMs) is common practice for many original equipment manufacturers (OEMs). A complex coopetition relationship is formed in which OEMs and CMs not only compete for the end market, but also involves a cooperative buyer–seller relationship. We develop a benchmark self-producing model, and outsourcing models under three channel power structures within the buyer–seller relationship. Based on the strategy choice and effect analyses, we provide the OEM’s outsourcing partner selection based on the OEM’s individual profit and the total profits of the OEM and CM. We find that whether to outsource depends on the difference in unit production cost, competition intensity, and the key thresholds vary between power structures. Cost effectiveness and competition adjustment are two key functions of outsourcing. Even if outsourcing does not decrease the OEM’s marginal cost, this does not prevent outsourcing from being a better strategy due to the competition adjustment function. Effect analysis shows that, for both the OEM and CM, acting as a Stackelberg leader will gain the most profit. Under the criterion of the OEM’s individual profit, except for the case of extremely strong competition intensity, the OEM’s optimal partner selection is to outsource to a CM with less power. When selection is based on the total profits, under low degree of competition and large difference in unit production cost, the OEM’s optimal partner is a CM with equal power, and both of them will achieve Pareto improvement beyond that based on the OEM’s individual profit.
