Tax Knowledge Diffusion Through Shared Audit Partners: Evidence From China

Abstract:This study investigates how tax knowledge is diffused through auditors at the individual partner level. We find that firms sharing the same audit partner with low-tax firms exhibit lower effective tax rates (ETRs) but not for firms that share the same audit office but with different partners. Using a difference-in-difference (DID) research design, we show that firms'ETRs decline significantly after their existing audit partners start auditing a low-tax firm. Our findings suggest that the transfer of tax planning knowledge from low-tax firms to focal firms occurs mainly through common individual partners. Moreover, benefits to focal firms are stronger when their top executives have a social connection to the shared partners. Further analysis shows that audit partners are more likely to retain existing clients and charge higher audit fees for tax planning diffusion, indicating how audit partners benefit from sharing tax planning knowledge with their clients.
An Empirical Study on Knowledge Sharing, Affective Commitment, Perceived Task Interdependence and Job Involvement in Chinese Accounting Firms

Abstract:With the shift towards the "knowledge economy", knowledge sharing is an important process in modern organizations, as successful knowledge sharing can result in shared intellectual capital, an increasing important resource. In this paper, we attempted to explore the relationships among knowledge sharing, affective commitment, perceived task interdependence and job involvement in Chinese accounting firms from the antecedents and outcomes of commitment based empirical data. Firstly, we developed a hypothesized structural model and put forward a series of hypotheses. Secondly, the model was tested using the data from 151 auditors working in Chinese public accounting firms. The results of confirmatory factor analysis indicated the strongly positively relationship between work environment (here, means job involvement and perceived task interdependent), organizational and team affective commitment, and knowledge sharing in Chinese public accounting firms. Contrary to prediction, the relationships between perceived task interdependent and professional affective commitment, professional affective commitment and knowledge sharing were not significant in Chinese public accounting firms; and job involvement has negative relationship with knowledge sharing. From this study, we suggested it may be possible to influence auditors' relative levels of organizational and team affective commitment and knowledge sharing by manipulating work environment

Abstract:PurposeThis study aims to take advantage of the unprecedented anti-corruption campaign launched in China in December 2012 and examine the effect of improved public governance on tunneling.Design/methodology/approachThis study uses a sample of Shanghai and Shenzhen Stock Exchange listed companies from 2010 to 2014 and conduct regression analyses to investigate the effect of improved public governance attributed to the anti-corruption campaign on tunneling.FindingsThis study finds that the level of tunneling decreased significantly after the anti-corruption campaign, suggesting that increased public governance effectively curbs tunneling. Cross-sectional results show that this mitigating effect is more pronounced for non-SOE firms, especially non-SOE firms with political connections, firms audited by non-Big 8 auditors, firms with a large divergence between control rights and cash flow rights and firms located in areas with lower marketization.Practical implicationsThis study highlights the importance of anti-corruption initiatives in improving public governance and in turn reducing tunneling. This study provides important implications for many other emerging economies to improve public governance.Originality/valueThis study contributes to the literature on the role of public governance in constraining corporate agency problems and advances the understanding of the economic consequences of China's anti-corruption campaign in the context of tunneling.

Abstract:ABSTRACT Firms pay their fair share of taxes because they want to be perceived as good corporate citizens. However, managers might engage in tax-avoiding activities if such activities are value-maximizing. Using firms in China, this study investigates the relation between social trust and corporate practice of tax avoidance. Results show that firms located in provinces with higher social trust levels engage less in tax-avoiding activities, and the negative relation between social trust and tax avoidance is more pronounced for firms in industries that are less competitive. Since corporate tax avoidance leads to significant loss of tax revenues, tax authorities in China should engage the services of forensic accountants to identify those corporations that practice aggressive tax avoidance. Furthermore, China needs to provide more forensic accounting training for accountants and auditors. Educational institutions need to offer more forensic accounting courses in order to fill the gap between forensic accounting practices and education.

Abstract:This paper examines whether and how tax enforcement affects corporate financial irregularities in China, utilizing the merger of the State Tax Bureau (STB) and Local Tax Bureaus (LTB) in 2018 as a quasi-natural experiment. Our findings show that stricter tax enforcement significantly reduces corporate financial irregularities, especially for firms with lower tax compliance, poorer internal governance, laxer external supervision, and lower economic status. Furthermore, the mechanism tests demonstrate that stricter tax enforcement forces firms to reduce tax avoidance and tax reporting irregularities. These findings are consistent with the effective supervision channel. Our findings suggest that stricter tax enforcement can improve the quality of corporate information disclosure, and providing useful insights for alleviating information asymmetry and improving information environment in the Chinese capital market.

Abstract:With the increasing integration of the Chinese market into the global economy, China’s tax policy on transfer pricing and its tax administration influence extremely large numbers of cross-border transactions between China and other states. China has suffered heavy revenue loss from transfer pricing manipulation. Since 2008, Chinese tax authorities have paid special attention to such tax avoidance methods. By examining the Chinese approach to transfer pricing based on publicly available information, this article analyses the reasons for the perceived aggressiveness of Chinese tax authorities in dealing with transfer pricing issues, and the inconsistency between the statutory endorsement of the arm’s length principle and the approach adopted in practice by tax authorities. Measures to improve the efficiency of the administration of transfer pricing in China are proposed.

Abstract:<p>This paper synthesizes the major empirical findings of the burgeoning tax avoidance research in China from the accounting, finance, and economics literature over the last 13 years. It surveys the evidence in four main areas: (1) the mechanisms through which Chinese firms avoid income taxes; (2) the effects of government ownership and agency problem on tax avoidance; (3) tax avoidance and political connections; and (4) the roles of book-tax conformity, tax enforcement, and corporate governance. It also discusses the appropriateness of tax avoidance measures in the Chinese setting. Finally, it proposes important directions for future research.</p>
The Effects of Audit Firms' Knowledge Sharing on Audit Quality and Efficiency

Abstract:SUMMARY This paper examines the effect of knowledge sharing in audit firms on audit quality and efficiency. We analyze data from a survey of audit professionals from 22 audit firms in Taiwan matched to publicly available data on individual audits conducted by those firms. The results indicate that knowledge sharing within an audit firm is positively associated with audit quality as manifested in lower absolute discretionary accruals and the issuance of more unfavorable audit opinions. We also find that knowledge sharing within audit firms is associated with higher audit efficiency as represented by shorter audit lags. More importantly, we find that both higher audit quality and audit efficiency are simultaneously associated with higher levels of knowledge sharing, suggesting that effective knowledge sharing may help to improve both audit quality and audit efficiency. Given the regulatory changes to enhance both audit quality and audit timeliness, these findings have implications for audit firms. Tax Planning Knowledge Diffusion via the Labor Market

Abstract:We examine the extent to which the labor market facilitates the diffusion of tax planning knowledge across firms. Using a novel dataset of tax department employee movements between S&P 1500 firms, we find that firms experience an increase in their tax planning after hiring a tax employee from a tax aggressive firm. This finding is robust to various research designs and specifications. Consistent with tax planning knowledge driving this result, we find that the tax planning benefit of hiring an employee from a tax aggressive firm is stronger when the employee has more tax experience and is hired into a senior tax department role, and when the hiring firm likely had less tax planning knowledge prior to the hire. Further tests suggest that tax planning knowledge is highly specific in nature: the increase in tax avoidance is larger when the hiring and former firms are similar (i.e., operating in the same sector or having similar foreign operations), and firms are more likely to hire tax department employees from firms with similar characteristics. Our study documents the first-order role of the labor market in the diffusion of tax planning knowledge across firms, and suggests that tax department human capital is a central determinant of tax planning outcomes.

Public Communication of Audit Risks and Related-Party Transactions: Evidence from China

Abstract:SUMMARY This paper examines whether and how firms’ engagement in related-party transactions (RPTs) is shaped by public communication of audit risks as required by the expanded audit report. Using the phased regulatory changes in China and a difference-in-differences design with firm fixed effects and matching, we find that firms significantly reduce their RPTs after the adoption of expanded audit reports (EARs). To investigate potential mechanisms, we find that (1) investor scrutiny increases after the adoption of EARs, (2) the reduction of RPTs is more pronounced when EARs are more likely to attract investor attention, and (3) the reduction of RPTs is weaker when firms are less concerned about investor scrutiny. The results suggest that EARs can attract investor scrutiny and increase the possible penalty associated with self-dealing, thus motivating firms to reduce RPTs. Abstract:This paper investigates the international accounting network memberships' impact on audit fees. We find that, firstly, the audit fees charged by the member audit firms are significantly higher; secondly, if the revenue, ranking or audit and accounting business share of the international network the audit firm join is higher, the charge is also higher. Additional results show that economic policy uncertainty will intensify this positive relationship, and member audit firms charge higher fees by improving their overseas expertise. We also find that international network memberships will reduce abnormal audit fees, and improve the quality of financial reports.

Abstract:ABSTRACTIn measuring tunneling with intercorporate loans disclosed by Chinese listed companies, we analyze the underlying channels through which aggressive tax planning facilitates the diversion of corporate resources by firm insiders. Using path analysis, we document that the path from tax aggressiveness to related loans is mediated by both the additional cash flows from tax savings and the increased financial opacity from tax planning, and that additional cash flows plays a much more important role than opacity in helping controlling shareholders to divert corporate resources under the guise of tax aggressiveness. Beyond the two mediated paths, we also detect a residual, direct path from tax aggressiveness to related loans. After an exogenous shock from the government crackdown on diversionary related loans, we find the direct path is fully mediated by the two indirect paths, suggesting that tunneling via related loans only occurs at firms where insiders can mask tunneling under the cover of opacity or can justify related loans on grounds of abnormal cash flows from tax savings. Our evidence supports the notion that greater outside scrutiny increases the hurdle for, but does not entirely eradicate, diversion facilitated by tax aggressiveness. Collectively, our research lends some support to recent theory on the importance of taxes to corporate governance by demonstrating how the agency costs of tax planning allow certain shareholders to benefit from firm activities at the expense of others.

Abstract:<p>This paper explores the tax compliance effects of adopting advanced information technology by tax bureau. Although many governments adopt advanced information technology in tax collection, little is known about the effect on tax compliance. Using difference-in-differences method, we exploit a staggered reform in which tax authorities adopt a comprehensive information reporting system in China, the Golden Tax Project III. Employing listed firm level data from 2010 to 2017, using book-tax difference and its remaining component which cannot be explained by earnings management as proxy measures of tax sheltering, we find that the adoption of GTP III decreases tax sheltering levels by a 1.88 percentage point. The effect is stronger for companies with higher tax rate. By exploring channels, our results suggest that the effect works by enhancing third-party reporting and by improving tax enforcement capacity in provinces that lack tax inspectors.</p>

Abstract:Purpose The purpose of this paper is to investigate the effect of ownership structure arising from China’s unique privatization process on listed firms’ tunneling activities and their interaction with tax avoidance. Design/methodology/approach Using hand-collected data on the incompletely restructured state-owned listed firms and their applicable tax rate, this paper conducts a multivariate regression to test research questions. It also employs a triple differences method to examine whether the observed interaction between tax avoidance and tunneling is mitigated for well-governed firms. Findings It documents that controlling shareholders’ tunneling increases as the percentage of shares owned by state-owned enterprises (SOEs) increases. Evidence also shows that the magnitude of tunneling increases when SOEs controlled by the central government engage in more tax avoidance, suggesting that these firms use tax avoidance to facilitate wealth expropriation. Social implications These findings advance the understanding of the tunneling incentive behind the tax avoidance behavior for a subset of Chinese SOEs and have implications for emerging capital markets that are characterized by concentrated government ownership and weak corporate governance. Originality/value This paper is the first paper to investigate the effect of the incomplete privatization process on tunneling and the interaction between tunneling and tax avoidance activities. It extends prior studies by investigating the incentives behind SOEs’ tax avoidance from the perspective of an agency problem and documenting that good corporate governance plays an important role in deterring the diversionary tax avoidance.

Abstract:Since the late 1970s' reform and opening-up, China's economy has achieved remarkable success, maintaining an average annual GDP growth of 9.7% from 1978 to 2006. In 2007, China achieved a GDP of 3.38 trillion USD, surpassing Germany to become the world's third-largest economy, and by the second quarter of 2010, it had become the second-largest economy globally. These developments have attracted international investors' attention to Chinese equities. However, China's poor reputation for corporate governance may deter investors, despite their positive outlook on China's economy. Corporate managers in China are known to engage in income smoothing, taking actions to dampen fluctuations in their firms' publicly reported net income. In 2004, the OECD proposed that a strong disclosure regime promoting real transparency can help attract capital and maintain confidence in the capital market, with income smoothing being a key concern for both institutional and individual investors. This study investigates how auditor industry specialization (AIS) affects income smoothing behavior in Chinese listed companies. Using a sample of 27,208 firm-year observations from 2006 to 2018 collected from the Taiwan Economic Journal Database, the results indicate that AIS is negatively related to managers' income smoothing behavior, underscoring the importance of industry expertise in mitigating such practices. Additionally, an independent t-test highlights the difference between Big Four and non-Big Four auditors in influencing client companies' income smoothing behaviors. The study further demonstrates the significant moderating effect of Big Four auditors on the relationship between accounting firms with top industry expertise and client companies' income smoothing, reflecting the unique characteristics of the Chinese market. This study verifies the suppressive effect of AIS on firms' income smoothing and indirectly suggests that governments (or the Chinese Institute of Certified Public Accountants, CICPA) should regularly disclose accounting firms/auditors with industry expertise publicly. This regime can help global investors make informed investment decisions.
Dividend tax and capital structure: Evidence from China

Abstract:The extant literature focuses mostly on the impact of corporate tax on capital structure. Few studies explore this impact from the perspective of personal tax. Evidence from a Chinese institutional background is especially limited. The 2012 dividend tax reform in China directly links individual investors’ dividend tax to the length of the share holding period. Using this reform, we find that firms with a long (short) investors’ share holding period experience a significant decrease (increase) in debt financing due to decreased (increased) dividend tax. We also show that the effect of dividend tax on capital structure is more pronounced in large dividend payout firms. Further, we find that the effect of dividend tax on debt varies among the different forms of debt financing. Our study adds to the literature on tax and corporate finance and fills a gap in Chinese research on related areas.

Abstract:This research aims to explore the role of social media as aids for accounting education and how people use social media to share accounting knowledge. We use the 5E Learning Model and the Knowledge Management (KM) Processes Model to investigate this issue using qualitative research methods and interviews. Our findings indicate that accounting practitioners and learners discovered knowledge through previous classrooms and exchanges between colleagues in knowledge discovery. In sharing knowledge, they shared their experiences by freely publishing posts, testing cognition, and interacting and communicating. In knowledge capture, learners capture knowledge by viewing online courses, using social media to contact accounting practitioners, learning from others' experiences, and posting questions. In knowledge application, learners apply knowledge in examinations, internships, work guidance, error avoidance, and daily fund management. We also discovered that accounting practitioners and learners have different attitudes toward the issue of knowledge payment. We put forward suggestions for establishing accounting forums and groups on social media. Accounting practitioners should be willing to share knowledge, and accounting learners should gain knowledge through interaction. The public should use social media to know more about the profession and gain basic accounting knowledge to facilitate daily living.

Abstract:We investigate the effect of audit effort on tax avoidance using a unique dataset of audit hours and tax adjustments in China. When audit effort is greater, audit firms' constraining effect on tax avoidance, as measured by upward tax adjustments to pre-audited tax numbers, is greater. This result suggests that financial statement audits can constrain tax avoidance. The positive effect of audit effort on upward tax adjustments is less pronounced in clients with analyst following and when clients are more economically important to audit firms. Further analyses indicate that audit effort's positive effect on upward tax adjustments is weaker for Big 10 audit firm clients or clients are state-owned enterprises.
Effects of organizational ethical culture on the ethical decisions of tax practitioners in mainland China

Abstract:Purpose The purpose of this paper is to examine the impact of organizational ethical culture on the ethical decisions of tax practitioners in mainland China. Design/methodology/approach The study is based on a field survey of practicing public accountants. Findings As hypothesized, certain dimensions of ethical culture had highly significant effects on intentions to engage in aggressive tax minimization strategies. Cultures characterized by strong ethical norms and incentives for ethical behavior significantly reduced the reported likelihood of engaging in unethical behavior in a high moral intensity case. In a low moral intensity case, intentions to engage in questionable behavior were significantly higher when participants felt that top managers in their firm were unethical and rewarded unethical behavior. Relativism judgments (judgments of what is traditionally or culturally acceptable or acceptable to one's family) emerged as the strongest determinant of behavioral intentions across both cases. Participants also appeared highly sensitive to questions regarding what is traditionally or culturally acceptable in Chinese tax practice. Originality/value This is the first study of ethical decision making among tax practitioners in mainland China, and the findings add to a growing body of literature documenting the significant effects of organizational ethical context on public accountants' decision making processes. This has important implications for CPA firms, suggesting that proactive steps should be taken to promote supportive ethical contexts. The findings for the effects of relativism judgments raise concerns regarding the ethical decisions of Chinese tax practitioners, implying they are likely to engage in unethical behavior if they feel such behavior is common in their cultural environment.
