How FDI Decision Affects R&D Investment: An Integration of Capability & Institutional Perspectives

Abstract:In contrast to classic MNE theory’s focus on firms’ possession of knowledge assets as a determinant of FDI, this paper examines how firms’ decision to undertake FDI may affect their investment in building knowledge assets to succeed in foreign markets. Drawing from the capability and institutional perspectives, we develop a framework suggesting that firms’ FDI decision positively affects their subsequent R&D investment, and that this relationship is moderated by several firm characteristics reflecting their resource and institutional positions. Leveraging China’s Belt and Road Initiative as a quasi- experiment, we find evidence that firms following the Initiative to undertake FDI witness an increase in their R&D investment compared with a set of otherwise comparable firms. This effect is magnified for firms with less innovation or international experience, as well as firms that are state-owned or are located in a key province designated by the Initiative. Our study turns around traditional MNE theory’s focus by showing that undertaking of FDI determines firms’ investment in knowledge assets, and we tie together the capability and institutional perspectives by developing a set of boundary conditions.
