The Performance Hurdles in Executive Equity Incentive Contracts and Innovation

Abstract:Company innovation is the key factor of economic growth. At the same time, the manager of a company is the direct decision-maker of innovation behavior. Therefore, the influence of executive incentive to manager inevitably leads to the difference of innovation behavior. Based on the background of the equity incentive policies in China, this paper takes the companies that implemented the equity incentive from 2006 to 2015 as the research samples to discuss the impact of the performance hurdles in the equity incentive contracts on the innovation behavior. The empirical results show that the main performance hurdles of the executive incentive contract are net profit growth rate and return on net assets, and when the higher of performance hurdles based on the industries' historical benchmark, the more effective of companies' innovate inputs and outputs:increase the amount of the R&D investment and the number of patent applications eventually passed. At the same time, the relationship between the company' s performance hurdles and the company' s innovation inputs and outputs is more significant with stock option than the restricted stock. Based on the optimal contract theory, this paper provides new evidence for the relationship between equity incentive and firm' s innovation behavior.
