Abstract:An on-line portfolio management algorithm using additive update rule is presented with consideration of proportional transaction costs. After establishing a relationship between transaction costs and the distance of two portfolio vectors, we solve an optimization problem making a balance between high wealth growth rate and low transaction costs. It is shown that the presented portfolio strategy is universal relative to the set of all buy-and-hold portfolios in the sense that it achieves the same asymptotic exponential growth rate of wealth as the best buy-and-hold portfolio determined with hindsight. The simulation examples using the real data from the London Stock Exchange show the efficiency and the computational simplicity of the algorithm.

Abstract:The structure of portfolio selection depends essentially on the form of transaction cost. In this paper, we deal with the portfolio selection problems with general transaction costs under the assumption that the returns of assets obey LR-type possibility distributions. For any type of transaction costs, we employ a comprehensive learning particle swarm optimizer algorithm to obtain the optimal portfolio. Furthermore, we offer numerical experiments of different forms of transaction costs to illustrate the effectiveness of the proposed model and approach.

Abstract:In order to fit changes in financial markets, portfolio managers often need to revise an existing portfolio. This article analyzes the portfolio adjusting problem with new added assets. We propose a possibilistic portfolio adjusting model with transaction costs and bounded constraints on holdings of assets, which can be transformed into a linear programming problem. Both the lower bounds on holdings and the total investment constraints influence the optimal portfolio adjusting strategies. Furthermore, a numerical example of a portfolio adjusting problem is given to illustrate our proposed effective approaches. The numerical results show the case that investors do not need to invest total capital and to hold all assets in the portfolio for some required return levels.

Abstract:This paper is concerned with a portfolio optimization problem under transaction costs and bounded constraints. The mean-absolute deviation (MAD) portfolio optimization model can be transformed into a set of linear programming by using epsi-deviation piecewise linear functions to estimate transaction cost functions. An amendatory branch and bound algorithm is proposed to obtain epsi-deviation approximate efficient portfolio. In order to compare the algorithm proposed by Konno and Wijayanayake with the amendatory algorithm, a computational experiment from the real stock data in the Shanghai Stock Exchange is offered. The empirical results show that the amendatory algorithm needs less calculation than the previous algorithm, while getting the same optimal portfolio. Copyright © 2010 Watam Press.

Abstract:The discrete-time portfolio optimization problem with proportional transaction costs is considered. By formulating this problem as a Markov decision problem, the difference of the long-run average growth rate of total wealth of two different policies is obtained by using a sensitivity-based approach. By analyzing the structure of the difference formula, the optimality equation and the policy iteration algorithm for the optimal investment policy can be intuitively derived. Thereby the on-line implementation of the policy iteration algorithm is designed. A numerical example illustrates the effectiveness of the proposed algorithm.

The empirical research work with the real data from Shanghai stock exchange shows that the presented active strategy is profitable in Chinese stock market.

Abstract:Martingale approach is introduced to solve the problem of optimal portfolio in complete markets.With the consideration of the transaction costs and trading restrictions,a conditional delta hedging model is proposed to replicate the option.By minimizing the absolute replication error,the optimal hedging volatility is yielded,namely the adjusted volatility,and then this adjusted volatility with martingale approach is integrated to achieve the optimal portfolio in presence of transaction costs and trading restrictions.The method relies on Monte Carlo simulation to compute numerically the value of optimal portfolio with proportional transaction costs.Numerical results show that transaction costs,the other parameters effects on the optimal investment policy and the value of the optimal portfolio are compared in complete markets with the one in presence of the transaction costs.
Semi-universal Portfolios with Transaction Costs

Abstract:Online portfolio selection (PS) has been extensively studied in artificial intelligence and machine learning communities in recent years. An important practical issue of online PS is transaction cost, which is unavoidable and nontrivial in real financial trading markets. Most existing strategies, such as universal portfolio (UP) based strategies, often rebalance their target portfolio vectors at every investment period, and thus the total transaction cost increases rapidly and the final cumulative wealth degrades severely. To overcome the limitation, in this paper we investigate new investment strategies that rebalances its portfolio only at some selected instants. Specifically, we design a novel on-line PS strategy named semi-universal portfolio (SUP) strategy under transaction cost, which attempts to avoid rebalancing when the transaction cost outweighs the benefit of trading. We show that the proposed SUP strategy is universal and has an upper bound on the regret. We present an efficient implementation of the strategy based on non-uniform random walks and online factor graph algorithms. Empirical simulation on real historical markets show that SUP can overcome the drawback of existing UP based transaction cost aware algorithms and achieve significantly better performance. Furthermore, SUP has a polynomial complexity in the number of stocks and thus is efficient and scalable in practice.

Abstract:This paper introduces a unified framework for adaptive portfolio management, integrating dynamic Black-Litterman (BL) optimization with the general factor model, Elastic Net regression, and mean-variance portfolio optimization, which allows us to generate investors views and mitigate potential estimation errors systematically. Specifically, we propose an innovative dynamic sliding window algorithm to respond to the constantly changing market conditions. This algorithm allows for the flexible window size adjustment based on market volatility, generating robust estimates for factor modeling, time-varying BL estimations, and optimal portfolio weights. Through extensive ten-year empirical studies using the top 100 capitalized assets in the S&P 500 index, accounting for turnover transaction costs, we demonstrate that this combined approach leads to computational advantages and promising trading performances.

Abstract:We present an online approach to portfolio selection. The motivation is within the context of algorithmic trading, which demands fast and recursive updates of portfolio allocations as new data arrives. In particular, we look at two online algorithms: Robust-Exponentially Weighted Least Squares (R-EWRLS) and a regularized Online minimum Variance algorithm (O-VAR). Our methods use simple ideas from signal processing and statistics, which are sometimes overlooked in the empirical financial literature. The two approaches are evaluated against benchmark allocation techniques using four real data sets. Our methods outperform the benchmark allocation techniques in these data sets in terms of both computational demand and financial performance.

Abstract:We study the optimal portfolio selection problem with transaction costs. In general, the efficient frontier can be determined by solving a parametric non-quadratic programming problem. In a general setting, the transaction cost is a V-shaped function of difference between the existing and the new portfolio. We show how to transform this problem into a quadratic programming model. Hence a linear programming algorithm is applicable by establishing a linear approximation on the utility function of return and variance.

Abstract:In this paper, we discuss the portfolio selection problem with transaction costs under the assumption that there exist admissible errors on expected returns and risks of assets. We propose a new admissible efficient portfolio selection model and design an improved particle swarm optimization (PSO) algorithm because traditional optimization algorithms fail to work efficiently for our proposed problem. Finally, we offer a numerical example to illustrate the proposed effective approaches and compare the admissible portfolio efficient frontiers under different constraints.

Abstract:This paper considers the portfolio selection problem with transaction costs which are assumed to be a V-shaped function of the difference between an existing portfolio and a new one. Under some assumptions on the variance–covariance matrix of returns, we derive a compromise solution to this portfolio selection problem by solving a linear program. The compromise solution is then extended to include a riskless asset which allows short sale. We also compare the results of our compromise solution with results derived by the direct utility function method, which is solved by a specially designed genetic algorithm in this paper. Results show that the expected return and the standard deviation of the compromise solution are both smaller than those solutions from the direct utility function method.

Abstract:In this paper we study the optimal portfolio selection problem for assets. A double-objective programming model is first formulated for selecting optimal portfolios of asserts with transaction costs and taxes, where short sales and borrowings are not allowed. Some properties of efficient portfolios and the efficient frontier to the model are then derived. Based on these results, an interactive method that requires only paired preference comparison from the investor is established for solving the optimal portfolio selection problem. A numerical example is also presented to illustrate this method.

Abstract:As an application of machine learning techniques in the field of portfolio management, online portfolio selection (OLPS) aims at optimising the allocation of wealth in an uncertain environment. When making investment decisions, the transaction cost is such an important factor that investor should not ignore. Thus, this paper extends an existing online portfolio selection strategy Continuous Aggregating Exponential Gradient (CAEG) (Yang et al., 2022) in the presence of transaction costs. The proportional transaction costs model is constructed when the transaction costs are incorporated into the decision-making process, and we call this new strategy CAEGc . Theoretical guarantee proves that the mean of the logarithmic cumulative wealth of CAEGc has an asymptotic upper bound with that of its benchmark. The numerical examples demonstrate the impact of transaction costs on the proposed CAEGc strategy on the one hand, and on the other hand, verify that CAEGc outperforms other related OLPS strategies and is comparable to its benchmark strategy.

Abstract:We propose herein a new portfolio selection method that switches between two distinct asset allocation strategies. An important component is a carefully designed adaptive switching rule, which is based on a machine learning algorithm. It is shown that using this adaptive switching strategy, the combined wealth of the new approach is a weighted average of that of the successive constant rebalanced portfolio and that of the 1/N portfolio. In particular, it is asymptotically superior to the 1/N portfolio under mild conditions in the long run. Applications to real data show that both the returns and the Sharpe ratios of the proposed binary switch portfolio are the best among several popular competing methods over varying time horizons and stock pools.

Abstract:In this paper we consider a discrete-time risk sensitive portfolio optimization over a long time horizon with proportional transaction costs. We show that within the log-return i.i.d. framework the solution to a suitable Bellman equation exists under minimal assumptions and can be used to characterize the optimal strategies for both risk-averse and risk-seeking cases. Moreover, using numerical examples, we show how a Bellman equation analysis can be used to construct or refine optimal trading strategies in the presence of transaction costs.
