A Review on the Literature of Bank's Loan Pricing with Implicit Default Risks

Abstract:Bank's loan pricing process is usually regarded as a complex financial engineering in that many factors including implicit default risks play roles in the process. Focusing on the relationship between default risks and loan pricing, this paper discusses some problems existing in the relevant literature. Firstly, we investigate what the function default risks implement in bank's loan pricing decision by analyzing their internal correlation and find that on the one hand, default risks that do not exist as an evident factor decrease efficiency of resource allocation in credit markets, whereas on the other hand they also depreciate the value of a loan contract. Therefore, any reasonable researches on bank's loan pricing should never ignore or neglect default risks, while although the literature also emphasizes them but seldom provides the concrete reasons why default risks are so important in bank's loan pricing. Secondly, we point out that there are two methods for theoretical studies of default risks and loan pricing, i.e., the endogenous and the exogenous. While the exogenous method sets up models of loan pricing in which default risks are given as an externally independent variable, the endogenous approach takes into account default risks as an internally dependent one. As a result, the latter method, which includes Black-Scholes-Merton model, vulnerable option model, exchange option model, linear factor model and etc., looks much more complicated but is also closer to the reality. In contrast, the exogenous method often loses some essential ideas by oversimplifying settings of default risks in models of loan pricing. Based on this founding, we suggest theoretical study of loan pricing should introduce default risks as an endogenous factor. Furthermore, we study the empirical researches in this field, finding that few important results have been discovered for lack of data. In the final part of the paper, we give some suggestions about how to improve the research on bank's loan pricing and default risks in China, such as we should learn more about the mechanism of bank's loan pricing decisions in detail rather than only discuss some existent patterns of loan pricing adopted by foreign banks, meanwhile for the sake of academic study, it is also quite necessary to set up database in which reliable data of Chinese banks' loan prices and default risks are collected.
