Efficiency of Commercial Banks: Evidence from a Developing Economy

Abstract:In absence of well developed capital markets, in developing countries commercial banks are the major source of financing. If banking sector works efficiently, it will be in a better position to provide low cost financing to the private sector to spur economic growth. In this research paper we have calculated Overall Technical Efficiency (OTE), Pure Technical Efficiency (PTE) and Scale Efficiency (SE) of Pakistani commercial banks from 2001-2014, by using Data Envelopment Analysis (DEA). We found that OTE was highest in the early 2000s years and lowest in the year 2007, 2008 2009 which may be attributed to the global financial crisis. When OTE divided in to PTE and SE it was revealed that in the early 2000s the major source of inefficiency was SE but it was overcome in the later years as a result of consolidation in the banking sector. From 2006-2014 the dominant source of inefficiency is found to be OTE & PTE. These findings have important implications for the management of commercial banks to rectify the sources of inefficiency.
