The role of arbitrage in the empirical evaluation of asset pricing models

Abstract:While the consumption-based nonlinear models are arbitrage-free, linear factor models and their time-varying extensions do not necessarily preclude arbitrage over derivative claims. Such arbitrage opportunities are important pricing errors because these models are required to price conditional portfolios and conditional portfolios can approximate derivative claims. Empirical evaluation of time-varying and multifactor models should treat arbitrage as pricing errors. In this paper, we introduce a simulation-based Bayesian analysis of the two Hansen and Jagannathan’s (1997) measures of pricing errors, of which the second requires correct models to be arbitrage-free while the first does not.
