Abstract:This study examines the information that an LBO signals for the target’s industry. We show that LBOs tend to lead merger waves, and in particular predict more LBOs and strategic M&As in the same industry. We establish the valuation implications of this predictability for the LBO target’s industry as a whole. While the industry becomes more valuable following LBOs, surprisingly this is not fully impounded into stock prices at LBO announcement. Instead, as further merger activity occurs, the prices rise, leading to significant abnormal long run returns for peers of an LBO target. We attempt to distinguish between the hypothesis that LBO sponsors simply select into undervalued industries and/or industries that are changing as opposed to causing the changes. We find that our evidence is most consistent with causation, albeit there is some limited evidence of selection. Our study sheds light on the role of LBOs in merger waves as well as the motivation and value-drivers of LBOs.

Abstract:This paper examines the impact of investor protection on the value creation of LBOs. We find that target shareholders’ wealth gain is higher in countries with better investor protection. The impact of investor protection on takeover premium is larger for LBO than non-LBO transactions. We also find evidence suggesting that club LBOs are not priced lower than non-club deals after accounting for endogeneity problem. These results suggest that investor protection law may act as an important safeguard for minority shareholders in LBO transactions.

Abstract:This paper examines the relation between legal conditions and leveraged buyouts (LBOs) in 49 countries. The data indicate that sophisticated PE fund managers carrying out large international LBOs can only partially mitigate costs associated with inefficient legal protections. LBOs are more active in countries with strong creditor rights. Club deals are more likely to occur in countries with weak creditor rights. Cross-border LBO investment is more common from strong creditor rights countries to weak creditor rights countries. Premiums offered to shareholders are on average negatively correlated with creditor rights for both domestic and cross-border LBOs.

Abstract:We examine cross-border private equity (PE) sponsored leveraged buyout (LBO) transactions in 43 countries in relation to creditor rights and other legal and institutional variables. Cross-border LBO investment is more common from strong creditor rights countries to weak creditor rights countries. Club deals are less common in countries with stronger creditor rights, and less common in cross-border LBOs. Premiums are lower in countries with stronger creditor rights, and among cross-border deals.

Abstract:Using a data set of 839 French deals, we look at the change in corporate behavior following a leveraged buyout (LBO) relative to an adequately chosen control group. In the 3 years following a leveraged buyout, targets become more profitable, grow much faster than their peer group, issue additional debt, and increase capital expenditures. We then provide evidence consistent with the idea that in our sample, private equity funds create value by relaxing credit constraints, allowing LBO targets to take advantage of hitherto unexploited growth opportunities. First, post-buyout growth is concentrated among private-to-private transactions, i.e., deals where the seller is an individual, as opposed to divisional buyouts or public-to-private LBOs where the seller is a private or a public firm. Second, the observed post-buyout growth in size and post-buyout increase in debt and capital expenditures are stronger when the targets operate in an industry that is relatively more dependent on external finance. These results contrast with existing evidence that LBO targets invest less or downsize.

Abstract:In the context of large acquisitions, we provide evidence on whether firms have target capital structures. We examine how deviations from these targets affect how bidders choose to finance acquisitions and how they adjust their capital structure following the acquisitions. We show that when a bidder's leverage is over its target level, it is less likely to finance the acquisition with debt and more likely to finance the acquisition with equity. Also, we find a positive association between the merger-induced changes in target and actual leverage, and we show that bidders incorporate more than two-thirds of the change to the merged firm's new target leverage. Following debt-financed acquisitions, managers actively move the firm back to its target leverage, reversing more than 75% of the acquisition's leverage effect within five years. Overall, our results are consistent with a model of capital structure that includes a target level and adjustment costs. (C) 2009 Elsevier B.V. All rights reserved.
Intra-industry Information signaling of Foreign Acquisitions

Abstract:Foreign acquisition may transfer information about competition pressure or acquisition probability to the target's rivals in the industry.The paper empirically examines the information contents delivered by foreign acquisition,with the sample of 89 foreign acquisitions of Chinese listed companies.The authors find that target's rivals reacted negatively to foreign acquisition initial announcements and positively to termination announcements. The result suggests that foreign acquisitions in China signaled a change in the competitive balance in the acquired industries,consistent with competitive hypothesis.Further analysis of the long-term operating performance measures also shows that the acquired firms outperformed their industry counterparts in the post-acquisition period.

Do Investors Understand ‘operational Engineering’ Before Management Buyouts?

Abstract:During the year prior to management buyout (MBOs) announcements, target firms exhibit abnormally high discretionary expenses in selling, general and administration, abnormally low discretionary accruals, and realize losses from asset sales. Higher discretionary expenses and losses from asset sales are associated with lower pre-MBO abnormal stock returns, especially for firms with higher insider ownership, less board and institutional monitoring, and higher information asymmetry. They are also associated with better post-MBO operating performance. None of these activities affects the likelihood of MBO deal completion, announcement period abnormal returns, or offer premium. These target firms do not show such abnormal activities in other years before the MBOs or after the MBOs. Our results suggest that outside investors and the market do not fully understand the earnings-reducing activities before MBOs.
The Role of Bondholder Wealth Expropriation in LBO Transactions

Abstract:Change-in-control covenants were first introduced at the tail-end of the LBO wave in the 1980s. We report that, like bondholders in the 1980s, bondholders lacking such covenant protection experience significantly negative wealth effects of -6.76% upon the announcement of an LBO, compared to 2.30% for bonds with protection. Furthermore, we document that firms with bonds lacking change-in-control covenants are twice as likely to be the target of an LBO. Thus, the potential for bondholder wealth expropriation plays an important role in both the design of bond contracts and the identification of suitable LBO targets.

Abstract:We investigate a potential primary effect of leveraged buyouts (LBOs) by private equity (PE) on peers in the same industry using data on US public‐to‐private LBO transactions between 1985 and 2016. We use a network‐based instrumental variable approach to account for potential endogeneity concerns. Our findings indicate that the LBOs by PEs matter for peer firms' performance and corporate strategy relative to nonpeer firms. Our study supports a learning factor hypothesis, but we find no evidence to support the conjecture that peers lose due to the increased competitiveness of the LBO target.

Abstract:This paper considers two firms that compete on both advertising and pricing. Each firm decides whether to use mass advertising to cover the entire market or adopt targeted advertising to inform only the switching shoppers. We capture this problem through a dynamic game model in which each firm can endogenously choose its advertising strategy. Our results reveal a number of interesting findings. We show that the two firms would not choose mass advertising simultaneously but might adopt targeted advertising at the same time. Targeted advertising can hurt both firms even if it is more cost-efficient than mass advertising: when the marginal cost of advertising is moderate, the two firms may fall into the well-known trap of the prisoners’ dilemma. In another interesting finding, symmetric firms may employ asymmetric advertising strategies in equilibrium: when the advertising cost is sufficiently low, one firm chooses targeted advertising, while the other adopts mass advertising. In addition, while a fixed cost associated with acquiring the targeting capability weakens firms’ incentives to adopt targeted advertising, a large fixed cost might benefit firms in equilibrium.

Abstract:Existing research on protecting digital assets has primarily focused on reducing the threat of imitation threat via formal strategies (such as patents, copyrights, and trademarks) and substitution threat via informal strategies (such as rapid innovation, encouraging imitation). However, due to the ease of copying digital product features, it remains unclear how a leader firm can balance the tension between imitation and substitution threats for protecting its digital assets, notably under open and highly uncertain conditions. To address this issue, we have developed a two-stage evolutionary game model that describes the strategic positioning of a leader firm and its subsequent adjustments in response to different competitive scenarios. Our results indicate that a weak incumbent tends to adopt the imitation innovation strategy, while the potential entrant tends to align itself with the weak incumbent. The leader's strategic positioning is affected by both independent and interactive effects of the weak incumbent and potential entrant. Our research verifies the significant role of the potential entrant in helping the leader firm to protect its digital assets through the implementation of formal and informal strategies. Furthermore, we extend the application of the resource-based view (RBV) in high uncertainty markets by combining it with strategic positioning. Our research provides managers with a better understanding of competitive scenarios and enables them to make appropriate responses to protect their digital assets.

Abstract:Purpose It is only logical that a firm aims to make a profit after entering the market. However, some firms enter the market with the goal of market expansion and even burn money to pursue market share, which is counterintuitive in practice. To explore the theoretical foundations behind this rare phenomenon, this paper focuses on discussing the impact of the market expansion entry strategy on the entrant firm and the incumbent firm. Design/methodology/approach Using a game theory model of a supply chain with an incumbent and an entrant, this paper explores the mathematical conditions for the entrant to adopt either the traditional or the market expansion entry strategy and investigates the incumbent's benefits and losses under different entry strategies. Findings The results show that when the market-expansion effect and the selling price ceiling are moderate, the entrant firm always adopts the market expansion entry strategy, and the incumbent firm obtains a free ride from the entrant firm and benefits from it. The entire industry profits and the industry consumer surplus are increased. In particular, we further investigate the cases in which the incumbent firm has a first-mover advantage or there is a troublesome cost, and the results confirm the aforementioned conclusions. Originality/value By considering market share as the entrant's goal, this paper contributes to the dual-purpose literature. Moreover, based on the model's mathematical results, this paper offers relevant management insights for the entrant and its stakeholders in the e-commerce platform.

Abstract:Does information leakage in a target's social networks increase its stock price prior to a merger announcement? Evidence reveals that a target with more social connections indeed experiences a higher pre‐announcement price run‐up. This effect does not exist during or after the merger announcement, or in windows ending two months before the announcement. It is more pronounced among targets with severe asymmetric information, and weaker when the information about the upcoming merger is publicly available prior to the announcement. It is also weaker in expedited deals such as tender offers.

Abstract:Using the acquisition data in China from 2011 to 2019, we show that acquiring firms are more likely to provide target firms with performance commitment (PC) contracts when they (1) use stocks to pay acquisitions, (2) have low profits, (3) make cross-industry and domestic acquisitions, (4) are young, small, non-stated-owned enterprises and not related parties with target firms, and (5) deal value is high. Although PC increases the takeover premia, acquirers with PC experience high cumulative abnormal stock returns (CARs) during the announcement period. Double PC contracts drive acquirers' CARs even higher. Although target firms with double PC have better profitability than those with single PC during the commitment period, their profit starts to decrease sharply once the commitment period expires, and those with double PC deteriorate even further. Finally, we find that target firms with PC engage in earnings management during the commitment period to meet their promised performance. Overall, we do not support previous studies because PCs engender earnings management and impair the values of acquirers in the post-commitment period.

Abstract:I investigate the nature of the incentives that lead outside directors to serve stockholders’ interests. Specifically, I document the effect of a takeover bid on target directors, both in terms of its immediate financial impact and its effect on the number of future board seats held by those target directors. Directors are rarely retained following a completed offer. All target directors hold fewer directorships in the future than a control group, suggesting that the target board seat is difficult to replace. For outside directors, the direct financial impact of a completed merger is predominately negative. This documents a cost to outside directors should they fail as monitors, forcing the external control market to act for them. Future seats are related to pre-bid performance. Among outside directors of poorly performing firms, those who rebuff an offer face partial settling-up in the directorial labor market, while those who complete the merger do not.
